Escalation and Political Risks to Watch
  • Mutually assured destruction: The Trump administration is losing oil and missile inventories and must prevent the war from causing a massive oil spike that kills the business cycle and the Republican Party's fortunes in the midterm election and the 2028 election. Iran's military-industrial capabilities are eroding and it must prevent massive US attacks that topple its regime.
  • Kinetic equilibrium: Fighting will continue across the region even as both countries avoid total war. Fighting will focus on military targets, or symbolic economic targets, rather than critical economic targets that trigger a massive escalation of conflict. There's no major troop airlift or amphibious buildup, and the US remains averse to even limited ground operations. The US is willing to ease its blockade if talks go well. 
  • Oil is an independent variable: When the oil price falls beneath ~$90 per barrel, Iran and its militant proxy groups will increase agitation across the region to push the price back up. When the oil price rises above ~$110 per barrel, Iran will negotiate to prevent the Trump administration from unleashing massive attacks.
  • Advantage switches after US midterms: Trump needs to reduce the oil price before the midterms to try to retain the Senate for Republicans, but after the midterm he can increase military pressure modestly to try to clinch better deals on Hormuz and Iran's nuclear program. Iran can agitate before the midterm to sap Republican support, but afterwards it must negotiate to avoid crippling air strikes.
  • Watch for signs of deterioration: Shipping flows decline, including unofficial "dark shipping"; Iranian attacks on regional energy infrastructure; successful Iranian crackdowns on social unrest; Trump endorsing regime change or focusing more on unresolved nuclear threats; increases in US naval/ground deployments implying larger operations; aggressive Israeli moves against Iran or Iranian moves against Israel; Iranian strikes on the UAE/Saudi Arabia; Houthi attacks that meaningfully damage Saudi energy infrastructure (otherwise the Red Sea risk is overrated).
