Highlights Social distancing must persist to prevent dangerous super-spreading of COVID-19. The jobs recovery will be much weaker than the output recovery, because the sectors most hurt by social distancing have a very high labour intensity. This will force a prolonged period of ultra-accommodative monetary policy… …structurally favour T-bonds and Bonos over Bunds and OATs… …growth defensives such as tech and healthcare… …and the S&P 500 over the Euro Stoxx 50. Stay overweight Animal Care (PAWZ). Working from home has generated a puppy boom. Fractal trade: short gold, long lead. Feature As economies reopen, economists and strategists are quibbling about the shape of the output recovery: U, V, W, square root, or even ‘swoosh’. But for the furloughed or displaced worker, the more urgent question is, what will be the shape of the jobs recovery? Unfortunately, the jobs recovery will be much weaker than the output recovery – because the sectors most hurt by social distancing have a very high labour intensity (Chart Of The Week). Chart Of The Week 1ALeisure And Hospitality Makes A Large Contribution To Jobs Relative To Output Chart Of The Week 1BFinance Makes A Small Contribution To Jobs Relative To Output Output Might Snap Back, But Jobs Will Not The sectors most hurt by social distancing make a huge contribution to employment but a much smaller contribution to economic output. This is true for Europe and all advanced economies, though the following uses US data given its superior granularity and timeliness. The leisure and hospitality sector generates 11 percent of jobs, but just 4 percent of output. Retail trade generates 10 percent of jobs, but just 5 percent of output. It follows that if both sectors are operating at half their pre-coronavirus capacity, output will be down by 4.5 percent, but employment will collapse by 10.5 percent. Conversely, sectors which are relatively unaffected by social distancing make a small contribution to employment but a much bigger contribution to economic output. Financial activities generate just 6 percent of jobs, but 19 percent of economic output. Information technology generates just 2 percent of jobs, but 5 percent of output (Table I-1). Table I-1Sectors Hurt By Social Distancing Have A Very High Labour Intensity If economies are reopened but social distancing persists – either via government policy or personal choice – then output can rebound in a V-shape, but employment cannot (Chart I-2). Chart I-2UK Unemployment Is Set To Surge If The US Is Any Guide This raises a key question. Must social distancing persist? To answer, we need to pull together our latest understanding of COVID-19. COVID-19: What We Know So Far Many people argue that coronavirus fears are disproportionate. The mortality rate seems comfortingly low, at well below 0.5 percent (Chart 3). Yet this argument misses the point. Chart I-3The COVID-19 Mortality Rate Is Not High COVID-19 is dangerous not because it kills, but because it makes a lot of people seriously ill. It has a low mortality rate, but a high morbidity rate. According to the World Health Organisation, around one in six that gets infected “develops difficulty in breathing”. Moreover, The Lancet points out that many recovered COVID-19 patients suffer pulmonary fibrosis, a permanent scarring of the lungs that impairs their breathing for the rest of their lives. Hence, while COVID-19 is highly unlikely to kill you, it could damage your health forever1 (Figure I-1). Figure 1COVID-19 Is Unlikely To Kill You, But It Could Permanently Damage Your Lungs The most famous COVID-19 victim to date is British Prime Minister Boris Johnson who spent several days recovering in intensive care. By his own admission, Johnson’s only pre-existing conditions are that he is overweight and “drinks an awful lot”. But those pre-existing conditions could apply to a large swathe of the population. COVID-19 is virulent. But we now know that most infections are the result of so-called ‘super-spreaders’ – a small minority of virus carriers who infect tens or hundreds of other people. We also know that talking loudly, singing, or chanting tends to eject higher doses of the virus, and in an aerosol form that can linger in enclosed spaces. This creates the perfect conditions for one infected person to infect scores of others very quickly.  Based on this latest knowledge, the good news is that economies can reopen. The bad news is that, until an effective vaccine is developed, social distancing must persist. Specifically, people must avoid forming the crowds, congregations, and loud gatherings that can generate very dangerous super-spreading events. Hence, the sectors that are most hurt by social distancing – leisure and hospitality and retail trade – will continue to operate well below capacity for many months, at a minimum. And as these sectors have a very high labour intensity, there will be no V-shape recovery in jobs. Without Higher Bond Yields, European Equities Struggle To Outperform Social distancing is set to persist, which will create heaps of slack in advanced economy labour markets. This will force central banks to push the monetary easing ‘pedal to the metal’ – though in many cases, the pedal is already at the metal. In turn, this will force bond yields to stay ultra-low and, where they can, go even lower. One immediate takeaway is to stay overweight positively yielding US T-bonds and Spanish Bonos versus negatively yielding German Bunds and French OATs. Depressed bond yields must also compress the discount rate on competing long-duration investments that generate safely growing cashflows. Meaning, growth defensive equities such as technology and healthcare. Now comes the part that is conceptually difficult to grasp because it is novel to this unprecedented era of ultra-low bond yields. Take some time to absorb the following few paragraphs. For growth defensives, both components of the discount rate – the bond yield and the equity risk premium (ERP) – compress together. This is because the ERP is a tight function of the difference in equity and bond price ‘negative asymmetries’, defined as the potential price downside versus upside. When bond yields converge to their lower limit, bond prices converge to their upper limit, which increases the potential price downside versus upside. The result is that the difference in equity and bond negative asymmetries converges to zero, forcing the ERP to converge to zero. As the discount rate on growth defensives such as tech and healthcare collapses towards zero, the net present value must increase exponentially. This exponentially higher valuation of tech and healthcare is a mathematical consequence of the novel risk relationship between growth defensive equities and bonds at ultra-low bond yields. The unprecedented phenomenon has a major implication for European equity relative performance. The Euro Stoxx 50 is heavily underweight technology and healthcare, and this defining sector fingerprint is the key structural driver of European equity market relative performance (Chart I-4). Meanwhile, the relative performance of technology and healthcare is just an inverse exponential function of the bond yield (Chart I-5). The upshot is that European equities tend to outperform other regions only when bond yields are heading higher and the growth defensives are underperforming (Chart I-6). Chart I-6...Hence, Without Higher Bond Yields The Euro Stoxx 50 Struggles To Outperform Some commentators are calling the higher valuations in tech and healthcare a new bubble. But it is a bubble only to the extent that bond yields are in a ‘negative bubble’, meaning that ultra-low yields are unsustainable. However, with social distancing set to leave heaps of slack in the advanced economy labour markets, ultra-low bond yields are here to stay and could go even lower. Moreover, as shown earlier, tech and healthcare demand and output are immune to social distancing. They may even benefit from social distancing. Hence, on a one-year horizon and beyond, stay overweight the growth defensive tech and healthcare sectors. And stay overweight the tech and healthcare heavy S&P 500 versus Euro Stoxx 50. A Puppy Boom We finish on a very positive note for animal lovers. The shift to working from home has generated a puppy boom. The Association of German Dogs claims that “the demand for puppies is endless” and the UK Kennel Club says that “there is unprecedented demand.” In the era of social distancing, the waiting list for puppies has quadrupled, and prices of easy to look after crossbreeds such as cockapoos have more than doubled. The demand for pet food and equipment is also very strong. Dogs make excellent companions for the socially isolated, which describes how many people are now feeling. Furthermore, with millions of people now working from home or on extended furlough, a growing number of households can fulfil the dream of owning a dog. We have recommended a structural overweight to the Animal Care sector based on the ‘humanisation’ of pets and the structural uptrend in spend per pet, especially on veterinary costs (Chart I-7). Animal Care has outperformed by 50 percent in the past two and a half years, but the shift to working from home will add impetus to the structural uptrend (Chart I-8). Chart I-7Animal Care Prices Are Rising... Chart I-8...And The Animal Care Sector Is Strongly Outperforming Stay overweight Animal Care. The ETF ticker, appropriately enough, is called PAWZ.  Fractal Trading System This week’s recommended trade is to short gold versus lead, given that the relative performance recently reached a fractal resistance point that has successfully identified four previous turning points. Set the profit target and symmetrical stop-loss at 13 percent. In our other open trades, five are in profit and one is in loss. The rolling 1-year win ratio now stands at 64 percent. When the fractal dimension approaches the lower limit after an investment has been in an established trend it is a potential trigger for a liquidity-triggered trend reversal. Therefore, open a countertrend position. The profit target is a one-third reversal of the preceding 13-week move. Apply a symmetrical stop-loss. Close the position at the profit target or stop-loss. Highlights Risks assets have entered­ a FOMO-driven mania phase that could last for a few more weeks. Markets are ignoring the particularities of this recession and are treating the post-lockdown activity snapback as a V-shaped recovery. A weaker than expected global recovery and rising geopolitical tensions between the US and China are the two primary risks that will weigh on EM risk assets after this mania phase runs out of steam.  We are upgrading EM sovereign and corporate credit from underweight to neutral within a global credit portfolio. Within EM, local rates will perform well in both risk-on and risk-off phases. Feature The recovery in global risk assets has entered a fear-of-missing-out, or FOMO, mania phase. Like any mania, this one could last longer and go further than any fundamental analysis could presume. Investors who are long or cannot afford to stay on the sidelines should play this rally with tight stop points. Investors with longer time horizon should wait for a pullback in EM equities and currencies to buy. Within EM, local rates offer the best risk-reward profile.  A recovery in global trade and mainland industrial sectors is necessary for EM equities and currencies to rally on a sustainable basis. The global equity rally has taken place amid a shrinking forward EPS. The top panel of Chart I-1 demonstrates that even the ever-bullish bottom-up analysts have been cutting their expectations of the level of corporate 12-month forward earnings per-share. As a result, the global forward P/E ratio has spiked to a 18-year high (Chart I-1, bottom panel).   Chart I-1An Unprecedented Divergence: Surging Stocks Prices Amid Plunging Forward EPS Levels Chart I-2EM Forward EPS Level Has Been Falling Chart I-2 illustrates that the same phenomenon is true for EM equities. Their forward EPS has been contracting and their forward P/E has jumped to a decade high.  Any overdrive in asset prices without supporting fundamentals can last for a while but typically ends with a crash. This FOMO-driven mania is unlikely to be any different. It is fair to say that during the March carnage, many investors operated on a “sell now, think later” principle. Since the rally began, they have switched to a “buy now, ask questions later” attitude. As this rally persists, global stocks and credit will become overbought and expensive. At that point, any negative shock could produce a sharp pullback that would likely devolve into another nasty selloff as investors shift back to a “sell now, think later” mentality. The Narratives Driving The Rally The narratives supporting this mania are simple and seem to be both accepted and embraced by a growing number of investors. We agree with some and disagree with others: Economies around the world are opening, which will ensure that an economic recovery will follow. Our interpretation: Surely as confinement policies are eased, activity will improve. However, in our opinion, this should not come as a surprise to investors. This is especially pertinent for the trend-setting US stock market. With US equity valuations not particularly cheap, the market was never pricing in extended lockdowns. Hence, it appears strange to us that markets have so exuberantly cheered the reopening of the economy. Looking forward, the key to the medium-term (six-month) equity outlook is the shape of the recovery following the initial partial normalization. The latter presently looks V-shaped because as stores and businesses reopen economic activity is bound to improve. Yet the odds are that following this initial normalization, the shape of the recovery is most likely to be U-shaped. For what it’s worth, manufacturing PMIs in export-oriented economies like Korea, Japan and Taiwan made new lows in May (Chart I-3). We are not suggesting these indicators will not improve in the months ahead; they surely will. Nevertheless, a marginal rise in diffusion indexes like PMIs from extraordinary depressed levels do not signify a profit recovery. This recession differs from previous ones as the level of business activity has dropped below breakeven points for more businesses than it did in other recessions. When a company operates below its breakeven level, a marginal rise in sales may not be sufficient to improve its debt-servicing capacity, hiring and capital spending intentions. However, it seems markets are ignoring the particularities of this recession and are treating the post-lockdown activity snapback as a V-shaped recovery. This is why we feel risk assets are in a FOMO-driven mania phase, where fundamentals do not matter. Authorities around the world are stimulating, with the US pumping enormous amounts of fiscal and credit stimulus into the economy (Chart I-4, top panel). Chart I-3Asian Manufacturing PMIs Made New Lows In May Chart I-4An Unparalleled Global Money Boom   Chart I-5China Is Ramping Up Stimulus China has finally embarked on aggressive stimulus. The National People’s Congress has set the monetary policy objective for 2020 as follows: Substantially accelerate the growth of broad money supply and total social financing (Chart I-4, bottom panel). Our interpretation: Indeed, government stimulus worldwide is massive. Yet, it is hard to know if it will be sufficient to produce a V-shaped recovery. The rise in money supply at the moment is being offset by the drop in the velocity of money. As a result, nominal GDP levels are extremely low. That said, last week we upgraded our growth outlook for China because of the above-mentioned aggressive policy stimulus. It is possible that China’s credit and fiscal impulse will reach about 15% of GDP before year-end (Chart I-5). What presently deters us from recommending outright long positions in China-related plays is the escalating US-China confrontation and the risk of a relapse in global stocks. Central banks around the world both in DM and EM are monetizing debt and injecting immense liquidity into the system. Our interpretation: Correct, but equally relevant is investors’ animal spirits. The latter will determine whether and when these liquidity injections leak into risk assets. For now, it seems that once again central banks’ actions have been successful in lifting asset prices, despite poor fundamentals. Equity valuations are cheap, especially outside the US. This is especially true given the low risk-free rate. Our interpretation: We agree that EM equities are cheap, something we have been highlighting since mid-March (Chart I-6). Yet valuations are not a good timing tool, as they can stay depressed so long as profits are not worsening.  Meanwhile, US equities are expensive (Chart I-7). Critically, we argued in a recent report that equity multiples depend not only on the risk-free rate but also on the equity risk premium (ERP). Chart I-6EM Equities Are Cheap Chart I-7US Stocks Are Expensive   Given the immense ambiguities investors are facing with respect to both the business cycle and economic, political and geopolitical trends, the ERP should be at the upper end of its historical range. Hence, the discount factor – the sum of the risk-free rate and the ERP – should be reasonably high. In this context, US equity valuations are rather expensive, despite the very low risk-free rate. In short, the expensive US stock market has until very recently been the locomotive of this rally. If US share prices had not rallied hard in the past two months, EM and other international bourses would not have caught a bid. The Fed’s public debt monetization is a structural, not near-term negative for the greenback. The US dollar is expensive and will depreciate a lot due to unrestrained fiscal and monetary stimulus in the US. Our interpretation: The US dollar is one standard deviation expensive (Chart I-8) and EM currencies have become cheap (Chart I-9). Chart I-8US Dollar Valuations Are Elevated Chart I-9EM Currencies Are Cheap   Chart I-10EM Currencies And Stocks Correlate With Industrial Metals We do not disagree with the view that the US dollar is vulnerable in the long term due to the Federal Reserve’s aggressive debt monetization and that the Fed will eventually fall behind the inflation curve. Yet inflation is not imminent, and the Fed’s public debt monetization is a structural, not near-term negative for the greenback. As such, these potholes for the US dollar may not be pertinent in the next several months. Critically, Chart I-10 illustrates that EM currencies move with industrial metals prices, and EM stocks correlate with global materials stocks. The common driver of all of these markets is global growth in general and China’s industrial sectors in particular. In short, a recovery in global trade and mainland industrial sectors is necessary for EM equities and currencies to rally on a sustainable basis. Investors are underinvested in global equities in general and cyclical plays in particular. Our interpretation: Indeed, we showed last week that institutional equity investors had been skeptical of this rally. What has driven or supercharged this equity rally since late March has been unsophisticated retail investors. They have been opening up broker accounts worldwide and aggressively trading since March lockdowns. We cited a few pieces of anecdotal evidence confirming this phenomenon in last week’s report.  However, it seems that institutional investors in recent weeks have capitulated by raising their risk exposure in general and their exposure to cyclical plays in particular. This explains the recent surge in cyclical equities and currencies.  Bottom Line: The narratives driving this rally are only partially correct. Markets are ignoring the particularities of this recession and are treating the post-lockdown activity snapback as a V-shaped recovery. A weaker than expected global recovery and rising geopolitical tensions between the US and China are the two primary risks that will weigh on EM risk assets after this FOMO-driven mania phase runs out of steam.  Nuances To Beware Of There are several nuances about the market’s internals and characteristics that we would like to draw investors’ attention to: There is mixed evidence as to whether China’s economy in general and its industrial sectors in particular have entered a sustainable recovery. First, examining the Taiwanese manufacturing PMI data could help in assessing the growth outlook for both the mainland economy and for global trade. The basis is that Taiwan has done extremely well by avoiding COVID-19 outbreaks and lockdowns. Therefore, there are no domestic reasons for weak output growth. In addition, its manufacturing sector is very export-oriented, with about 40% of exports destined for mainland China. PMI export orders for Taiwan's aggregate manufacturing and its three key sectors plunged to new lows in May (Chart I-11). This includes both the electronic optical (semiconductor) and basic materials sectors. The latter correlates well with global materials stocks. There has so far not been a bullish signal from this indicator (Chart I-11, second panel).    Second, China’s domestic A-share market in general and its cyclical sectors in particular have not yet broken out (Chart I-12). Given China was the first nation to exit from lockdowns, its share prices should be the first to signal a sustainable economic recovery. Yet onshore share prices have been rather subdued. China’s economy will eventually stage a recovery later this year. Our point is that global cyclicals might have run ahead of themselves by pricing in a recovery too early. Chart I-11Taiwanese Manufacturing PMIs In May: New Lows Across All Industries Chart I-12Chinese Onshore Share Prices Are Not Flagging An Imminent Recovery   Equity market and sector leadership changes occur during selloffs or at the inception of rallies.  Chart I-13 illustrates EM relative stock prices versus DM along with the global equity index. Over the past 25 years, there have been several major leadership changes between EM and DM. And all of them occurred during selloffs in global share prices. Chart I-13EM Versus DM Equity Leadership Rotations Took Place During Selloffs Similarly, the relative performance of global growth versus value stocks experiences trend reversals during global bear markets (Chart I-14). Chart I-14Global Growth Versus Value Leadership Rotations Occurred During Bear Markets Chart I-15EM Could Outperform DM For A Few Weeks Leadership of US equities and global growth stocks did not change during the March crash nor during the following two-month rally from the bottom. Only in the past week or so have US equities and global growth stocks begun to lag EM bourses and global value, respectively (Chart I-15). In brief, the latest leadership rotation from US to EM did not occur during the selloff or at inception of the rally – i.e., it does not fit the typical profile of sustainable leadership reversal. As such, it may not be enduring. The internals of this rally are consistent with the fact that it might already be at a late stage. During rallies, laggards are the last to catch a bid. Contrarily, during selloffs, outperformers are the last to be liquidated. For example, US growth stocks were the last ones to be liquidated in both the 2015-early-2016 and 2018 selloffs. When the decade-long leaders – US growth stocks – were finally stamped out, it marked the bottom of those selloffs. We are upgrading EM sovereign and corporate credit from underweight to neutral within a global credit portfolio. The Fed’s purchases of US bonds will likely continue pushing investors into EM credit markets. Using an analogous framework for this rally, the latest extraordinary spike in the laggards such as EM, Europe and both value and cyclical stocks could be a sign of bear capitulation, and could signify the final phase of this equity rally.  Bottom Line: There are several nuances to the current equity market rally, but investors seem reluctant to consider them amid a FOMO-driven mania. Investment Considerations The FOMO-driven rally could last for several more weeks. Afterwards it will be followed by a major setback. Investors who are long or cannot afford to stay on the sidelines should play this rally with tight stop points. Investors with longer time horizon should wait for a pullback in EM equities and currencies to buy.  Chart I-16EM Local Rates Offer Value We are making the following adjustments and changes to our strategy and trade recommendations: In regard to our EM versus DM asset allocation strategy, we are making one change: we are upgrading EM sovereign and corporate credit from underweight to neutral within a global credit portfolio. The Fed’s purchases of US bonds will likely continue pushing investors into EM credit markets. Consistently, we are closing two positions: (1) our short EM corporate and sovereign credit / long US investment-grade corporate bond trade; and (2) our long Asian investment-grade /short high-yield corporate bond trade. Within the EM credit space, we continue to favor sovereigns versus corporates – a strategy recommended on April 23. We are still reluctant to strategically upgrade EM stocks versus DM ones even though odds of EM outperforming DM stocks are high in the coming weeks. In light of the potential FOMO-driven rally, to protect profits we are closing the following two currency positions: Take profits on short BRL/long USD trade. It was initiated on November 29, 2019 and has produced a 19% gain. Book profits on short SGD/long JPY position. This recommendation has generated a 2.3% gain since its initiation on June 8, 2018. We are still maintaining shorts in the following EM currencies: CLP, ZAR, TRY, IDR, PHP and KRW. They could continue rallying in the near term but will relapse afterwards. We are also structurally short low beta currencies: the RMB and the Saudi riyal. Within EM, local rates offer the best risk-reward profile: they will perform well in both risk-on and risk-off phases. Real bond yields remain somewhat elevated in many EMs, as shown in Chart I-16. We continue to receive long-term rates in Mexico, Colombia, Russia, Ukraine, India, Pakistan, Malaysia, China and Korea, as well as 2-year rates in South Africa. Their central banks will reduce policy rates much further. In addition, several of these local bond markets will benefit from ongoing quantitative easing by their central banks. Highlights Chart 1More Stimulus Forthcoming? Last week we posited that bond yields could move modestly higher during the next couple of months as the US economy re-opens and economic growth recovers. However, any economic recovery is contingent on the US consumer maintaining an adequate amount of income, whether that income comes from employment or government assistance. So far, real personal income is holding up nicely. It is actually up 9% since February as the CARES act’s one-time stimulus checks and enlarged unemployment insurance benefits have more than offset the 9% drop in income from non-government sources (Chart 1). Contrast this with 2008, when government assistance only tempered the peak-to-trough decline in income from 8% to 4%. However, the stimulus checks are not recurring and the extra unemployment benefits lapse at the end of July. Before then, either employment income will have to rise or the government will have to pass additional stimulus measures. Otherwise, real personal income will fall and any nascent economic recovery will be stopped in its tracks. Stay tuned. Feature Investment Grade: Overweight Chart 2Investment Grade Market Overview Investment grade corporate bonds outperformed the duration-equivalent Treasury index by 181 basis points in May, bringing year-to-date excess returns up to -705 bps. The average index spread tightened 28 bps on the month and has tightened 199 bps since the Fed unveiled its corporate bond purchase programs on March 23. However, the index’s 12-month breakeven spread remains above its historical median (Chart 2). Spreads are high relative to history and the investment grade corporate bond market benefits strongly from Fed support.1 The sector therefore meets both our criteria for an overweight allocation. One caveat to our overweight stance is that while Fed lending can forestall bankruptcy, it can’t clean up highly-levered corporate balance sheets. With firms taking on more debt, either from the Fed or the public market, ratings downgrades remain a risk. Indeed, Moody’s already downgraded 18 investment grade issuers in March and another 7 in April, while recording no upgrades in either month (panel 4). With downgrade risk still in play, sector and firm selection is particularly important. Investors should seek out pockets of the market that are unlikely to be downgraded, subordinate bank bonds being one example (bottom panel).2  Table 3ACorporate Sector Relative Valuation And Recommended Allocation* Table 3BCorporate Sector Risk Vs. Reward* High-Yield: Neutral Chart 3AHigh-Yield Market Overview High-Yield outperformed the duration-equivalent Treasury index by 427 basis points in May, bringing year-to-date excess returns up to -937 bps. The average index spread tightened 107 bps on the month and has tightened 463 bps since the Fed unveiled its corporate bond purchase programs on March 23. Encouragingly, lower-rated (B & below) credits performed well in May, but they still lag the Ba credit tier since the March 23 peak in spreads (Chart 3A). Appendix A on page 14 shows returns for all fixed income sectors since March 23. Chart 3BB-Rated Excess Return Scenarios Better performance from the lower credit tiers that don’t benefit from the Fed’s emergency facilities signals that investors are becoming more optimistic about an economic turnaround. But for our part, we remain skeptical about valuations in the B-rated and lower space. Chart 3B shows that “moderate” and “severe” default scenarios for the next 12 months – defined as a 9% and 12% default rate, respectively, with a 25% recovery rate – would lead to a negative excess spread for B-rated bonds.3 The same holds true for lower-rated credits. We appear to be on track for that sort of outcome. Moody’s recorded 15 defaults in April, the highest monthly figure since the 2015/16 commodity bust, bringing the trailing 12-month default rate up to 5.4%. Meanwhile, the trailing 12-month recovery rate is a meagre 21%. MBS: Underweight Mortgage-Backed Securities outperformed the duration-equivalent Treasury index by 3 basis points in May, bringing year-to-date excess returns up to -31 bps. Chart 4MBS Market Overview The average yield of the conventional 30-year MBS index rose from 1.18% to 1.74% on the month, and the index duration extended from 1.5 to 2.9. The result is that value – as measured by the index option-adjusted spread (OAS) – has improved considerably, especially relative to other spread products. The 30-year conventional MBS index OAS is now 100 bps. This is greater than the 91 bps and 93 bps offered by Aaa-rated consumer ABS and Agency CMBS, respectively. It’s also greater than the 91 bps offered by Aa-rated corporate bonds (Chart 4). There’s no doubt that MBS are starting to look more attractive, and if current trends continue, we will likely upgrade our recommendation in the coming months. However, we are reluctant to do so just yet because we worry that the prepayment assumptions embedded in the current index OAS will turn out to be too low. Our concern stems from the extremely high primary/secondary mortgage spread (bottom 2 panels). That wide spread shows that capacity constraints have so far prevented mortgage originators from competing on price and dropping rates, even as Treasury and MBS yields plummeted. The risk remains that bond yields will stay low and that primary mortgage rates will eventually play catch-up. That could lead to a surge of refinancing activity and wider MBS spreads. Government-Related: Underweight Chart 5Government-Related Market Overview The Government-Related index outperformed the duration-equivalent Treasury index by 162 basis points in May, bringing year-to-date excess returns up to -474 bps. Sovereign debt outperformed duration-equivalent Treasuries by 589 bps on the month, bringing year-to-date excess returns up to -930 bps. Foreign Agencies outperformed the Treasury benchmark by 99 bps in May, bringing year-to-date excess returns up to -798 bps. Local Authority debt outperformed Treasuries by 187 bps in May, bringing year-to-date excess returns up to -688 bps. Domestic Agency bonds outperformed by 15 bps, bringing year-to-date excess returns up to -72 bps. Supranationals outperformed by 8 bps, bringing year-to-date excess returns up to -31 bps. We updated our outlook for USD-denominated Emerging Market (EM) Sovereign bonds in a recent report.4 In that report we posited that valuation and the performance of EM currencies are the primary drivers of sovereign debt performance (Chart 5). On valuation, we noted that the USD sovereign bonds of: Mexico, Saudi Arabia, UAE, Colombia, Qatar, South Africa and Malaysia all offer a spread pick-up relative to US corporate bonds of the same credit rating and duration. However, of those countries that offer attractive spreads, most have currencies that look vulnerable based on the ratio of exports to foreign debt obligations. In general, we don’t see a compelling case for USD-denominated sovereigns based on value and currency outlook, although Mexican debt stands out as looking attractive on a risk/reward basis.    Municipal Bonds: Overweight Chart 6Municipal Market Overview Municipal bonds outperformed the duration-equivalent Treasury index by 290 basis points in May, bringing year-to-date excess returns up to -646 bps (before adjusting for the tax advantage). Municipal bond spreads versus Treasuries tightened considerably in May, but valuations remain very attractive. The 2-year Aaa Muni / Treasury spread stands at -2 bps, implying a breakeven effective tax rate of 12%.5 Meanwhile, the 10-year Aaa Muni / Treasury spread is above zero (Chart 6). As we showed in last week’s report, municipal bonds are also attractively priced relative to corporates across the entire investment grade credit spectrum.6 In last week’s report we also flagged our concern about the less-than-generous pricing offered by the Fed’s Municipal Liquidity Facility (MLF). At present, MLF funds are only available at a cost that is well above current market prices (panel 3). This means that the MLF won’t help push muni yields lower from current levels. Despite the MLF’s shortcomings, we aren’t yet ready to downgrade our muni allocation. For one thing, federal assistance to state & local governments is likely on its way, and the Fed could feel pressure to lower MLF pricing if that stimulus is delayed. Further, while the budget pressure facing municipal governments is immense, states are also holding very high rainy day fund balances (bottom panel). This will help cushion the blow and lessen the risk of ratings downgrades. Treasury Curve: Buy 5-Year Bullet Versus 2/10 Barbell Chart 7Treasury Yield Curve Overview The Treasury curve steepened in May, as long-maturity yields rose and short-dated yields declined slightly. The 2-year/10-year Treasury slope steepened 5 bps to end the month at 49 bps. The 5-year/30-year Treasury slope steepened 19 bps to end the month at 111 bps. One good thing about the fed funds rate being pinned at zero is that it greatly simplifies yield curve strategy. As we showed in a recent report, when the funds rate is at its lower bound the Treasury slope will trade directionally with yields.7 That is, the yield curve will steepen when yields rise and flatten when they fall. Therefore, if you want to put on a position that will profit from lower yields but that doesn’t increase the average duration of your portfolio, you can enter a duration-neutral flattener: long a 2/10 or 2/30 barbell and short the 5-year or 7-year bullet, in duration-matched terms. Or if, like us, you do not want to make a large duration bet but suspect that Treasury yields will move modestly higher as the US economy re-opens during the next couple of months, you can enter a duration-neutral steepener: long the 5-year bullet and short a duration-matched 2/10 barbell.8 In terms of value, the 5-year yield no longer trades deeply negative relative to the 2/10 and 2/30 barbells (Chart 7), though it remains somewhat expensive according to our models (see Appendix B). TIPS: Overweight Chart 8TIPS Market Overview TIPS outperformed the duration-equivalent nominal Treasury index by 62 basis points in May, bringing year-to-date excess returns up to -494 bps. The 10-year TIPS breakeven inflation rate rose 8 bps to 1.16%. The 5-year/5-year forward TIPS breakeven inflation rate rose 5 bps to 1.48%. March’s market crash created an extraordinary amount of long-run value in TIPS. For example, headline CPI has to average below 1.16% for the next decade for a buy & hold investor to lose money long the 10-year TIPS and short the equivalent-maturity nominal Treasury. In last week’s report we argued that such a position should also work on a 12-month horizon.9 We calculate that headline CPI will have to be below -0.6% for the next 12 months for a long TIPS/short nominals position to lose money. With the recent drop in core inflation not mimicked by the trimmed mean and oil prices already on the mend (Chart 8), we’d bet against headline CPI getting that low. We also advise investors to enter real yield curve steepeners.10 In a repeat of the 2008/09 zero-lower-bound episode, front-end real yields jumped this year when oil prices collapsed (bottom 2 panels). In 2008/09, the real yield curve steepened sharply once oil prices troughed. We think now is a good time to position for a similar outcome. ABS: Overweight Chart 9ABS Market Overview Asset-Backed Securities outperformed the duration-equivalent Treasury index by 101 basis points in May, bringing year-to-date excess returns up to -104 bps. The index option-adjusted spread for Aaa-rated ABS tightened 49 bps on the month to 91 bps. It remains 51 bps above where it was at the beginning of the year. Aaa-rated ABS meet both our criteria to own. Index spreads are elevated and the securities benefit from Fed support through the TALF program. Specifically, TALF allows eligible counterparties to borrow against Aaa ABS collateral at a rate of OIS + 125 bps (Chart 9). TALF benefits don’t extend to non-Aaa ABS and we recommend avoiding those securities even though valuation is more attractive. Since the March 23 peak in spreads, non-Aaa ABS have outperformed Aaa-rated ABS by 197 bps, but have only re-traced a fraction of their prior losses (panel 2). As with municipal bonds, Aaa ABS yields are now below the cost of TALF loans. This certainly makes the bullish case for ABS spreads less robust. However, unlike munis, yields are only slightly below the cost of Fed support (bottom panel). Also, as shown on page 1, government spending has so far prevented a collapse in personal income. As long as this continues, it should prevent a wave of consumer bankruptcies and ABS defaults. Non-Agency CMBS: Overweight Chart 10CMBS Market Overview Non-Agency Commercial Mortgage-Backed Securities outperformed the duration-equivalent Treasury index by 99 basis points in May, bringing year-to-date excess returns up to -697 bps. The index option-adjusted spread for non-agency Aaa-rated CMBS tightened 22 bps on the month to 169 bps. As was the case in April, non-Aaa CMBS underperformed Aaa securities (Chart 10). This is not surprising given that only Aaa-rated CMBS benefit from the Fed’s TALF program and the underlying credit outlook for commercial real estate is very poor with most people now working from home. We continue to recommend avoiding non-Aaa CMBS, but think that Aaa spreads can tighten further. The cost of borrowing against Aaa CMBS through TALF remains well below the current Aaa non-agency CMBS yield (panel 3). Agency CMBS: Overweight Agency CMBS outperformed the duration-equivalent Treasury index by 62 basis points in May, bringing year-to-date excess returns up to -161 bps. The average index spread tightened 9 bps on the month to 93 bps, still well above typical historical levels (bottom panel). The Fed is supporting the Agency CMBS market by directly purchasing securities as part of its Agency MBS purchase program. The combination of strong Fed support and elevated spreads makes the sector a high conviction overweight. Appendix A: Buy What The Fed Is Buying The Fed rolled out a number of aggressive lending facilities on March 23. These facilities focused on different specific sectors of the US bond market. The fact that the Fed has decided to support some parts of the market and not others has caused some traditional bond market correlations to break down. It has also led us to adopt of a strategy of “Buy What The Fed Is Buying”. That is, we favor those sectors that offer attractive spreads and that benefit from Fed support. The below Table tracks the performance of different bond sectors since the March 23 announcement. We will use this to monitor bond market correlations and evaluate our strategy’s success. Performance Since March 23 Announcement Of Emergency Fed Facilities Appendix B: Butterfly Strategy Valuations The following tables present the current read-outs from our butterfly spread models. We use these models to identify opportunities to take duration-neutral positions across the Treasury curve. It shows the change in the slope between the two barbell maturities that must be realized during the next six months to make returns between the bullet and barbell equal. For example, a reading of 51 bps in the 5 over 2/10 cell means that we would only expect the 5-year to outperform the 2/10 if the 2/10 slope steepens by more than 51 bps during the next six months. Otherwise, we would expect the 2/10 barbell to outperform the 5-year bullet. Table 6Discounted Slope Change During Next 6 Months (BPs) Appendix C: Excess Return Bond Map The Excess Return Bond Map is used to assess the relative risk/reward trade-off between different sectors of the US bond market. It is a purely computational exercise and does not impose any macroeconomic view. The Map’s vertical axis shows 12-month expected excess returns. These are proxied by each sector’s option-adjusted spread. Sectors plotting further toward the top of the Map have higher expected returns and vice-versa. Our novel risk measure called the “Risk Of Losing 100 bps” is shown on the Map’s horizontal axis. To calculate it, we first compute the spread widening required on a 12-month horizon for each sector to lose 100 bps or more relative to a duration-matched position in Treasury securities. Then, we divide that amount of spread widening by each sector’s historical spread volatility. The end result is the number of standard deviations of 12-month spread widening required for each sector to lose 100 bps or more versus a position in Treasuries. Lower risk sectors plot further to the right of the Map, and higher risk sectors plot further to the left. The COVID-19 induced recession has accelerated several paradigm shifts that were already afoot. Populism, anti-immigrant sentiment, deglobalization, and fiscal profligacy were replete – particularly in the US – even before the pandemic. For the first time since WWII, the US budget deficit significantly expanded for three years running at a time when the unemployment rate was declining, late in the cycle. We fear that the Washington Consensus – a catchall term for fiscal prudence, laissez-faire economics, free trade, and unfettered capital flows – is being replaced by economic populism, by a Buenos Aires Consensus, as our geopolitical strategists have posited in the past. Buenos Aires Consensus is our catchall term for everything that is opposite of the Washington Consensus: less globalization, fiscal stimulus as far as the eyes can see, erosion of central bank independence, and a dirigiste (as opposed to laissez-faire) approach to economics that seeks to protect “state champions,” stifles innovation, and ultimately curbs productivity growth. The most important long-term consequence of the Buenos Aires Consensus will be higher inflation. And we are not talking just the asset price kind – which investors have enjoyed over the past decade – but of the more traditional flavor: consumer price inflation (Chart 1). Chart 1Inflation Is Coming A profligate US government where $3 trillion + fiscal packages are passed with a strong bipartisan consensus, rising odds of increased defense and infrastructure spending, a renewed focus on protecting America’s industrial champions from competition (foreign or domestic), and a robust protectionist agenda (again, on both sides of the aisle), are all inherently inflationary and negative for bonds, ceteris paribus. A whiff of inflation would be a positive for the broad equity market, further fueling the “risk on”, liquidity-driven, melt-up phase. However, historically when inflation has entered the 3.7%-4% zone in the past, the broad equity market has stumbled (Chart 2). Despite these powerful longer-term inflationary forces, our working assumption is that, in the next 9-12 months, headline CPI inflation will only renormalize, rather than surge, as the coronavirus-induced deficient demand and excess supply dynamic will take time to reach a new equilibrium (Chart 3). Chart 2Only A Whiff Of Inflation Is Good For Stocks Importantly, the magnitude of the economic damage, the likelihood that a “second wave” requires renewed lockdowns, and a new steady state of the apparent “square root” type of recovery remain unknown. This means that “deflationistas” may continue to have an upper hand on the “inflationistas”, as witnessed by the subdued inflation expectations (Chart 3). Chart 3In The Near-Term Disinflation Looms The Federal Reserve’s Function As The Lender Of Last Resort What is certain is the Fed’s resolve to keep things gelled together and allow businesses and the economy enough time to heal and overcome the coronavirus shock. Simply put, there are high odds that the Fed will remain accommodative and take inflation risk “sitting down” for quite some time, certainly for the next year, and likely longer (Chart 4). While early on, the Powell-led Fed had been ambivalent, the FOMC’s swift and immense response to the coronavirus calamity with unorthodox monetary policies has been appropriate and unprecedented (Chart 5). Clearly, the sloshing liquidity cannot cure the coronavirus, but providing the credit needed in parts of the financial markets and select business sectors that had completely dried up was the proper policy response. The Fed acted promptly as a lender of last resort. Unlike the difficulty in defeating deflation – look no further than Japan – ending inflation is easy. The great Paul Volcker has taught the Fed and the world how to break the back of inflation. The Fed, therefore, has the credible tools to deal with a possible inflationary impulse. Chart 4Do Not Fight The Mighty Fed Chart 5Joined At The Hip Until economic growth regains its footing and climbs to its post-GFC steady 2-2.5% real GDP growth profile, the probability is high that the Fed will take some inflation risk (Chart 6). Chart 6The Fed Can Afford To Take Inflation Risk This is especially the case given that political risk in the US is tilted to the downside. With income inequality at nose bleeds levels, US policymakers (both fiscal and monetary authorities) will hesitate to act on the inflation mandate with gusto and objectivity (Chart 7). Chart 7The Apex Of Globalization And Income Inequality The Fed will therefore not rush to abruptly tighten monetary policy, a view confirmed by the bond market: fed funds futures are penciling a negative fed funds rate in mid-2021 and ZIRP as far as the eye can see (Chart 8). A sustainable breakout in bond yields would require inflation (and to a lesser extent real GDP growth) to significantly surprise to the upside, which would compel the Fed to aggressively raise the fed funds rate. But that is not on the immediate horizon especially given the recent coronavirus-related blow to unit labor costs (please see Appendix below). Even if there were an inflationary backup in longer term Treasury yields, yield curve control is a tool the Fed is considering, something it first tried on the Treasury’s orders during and following WWII for a nine year period. Chart 8ZIRP As Far As The Eye Can See Dollar And The Inflationary Valve Importantly, the US dollar’s direction will be critical in determining whether any lasting inflation acceleration occurs. The top panel of Chart 9 shows that inflation accelerates during U.S. dollar bear markets. A depreciating greenback greases the wheels of the global financial system and also serves as a global growth locomotive given that trade is largely conducted in US dollars (bottom panel, Chart 9). Thus, the Fed’s recent US dollar swap lines to other Central Banks, along with its FIMA facility, were instrumental in unclogging the global financial system. Sloshing US dollar liquidity restored a semblance of normality to asset prices (Chart 10). Chart 9Inversely Correlated Chart 10Ample Liquidity To Debase The Greenback As we highlighted in our December 16 Special Report titled “Top US Sector Investment Ideas For The Next Decade” ,1 there are rising odds that a US dollar bear market takes root this decade. Eventually, the steeper the greenback’s fall, the higher the chance of a longer lasting inflationary spurt as US import price inflation will rear its ugly head (Chart 11). Chart 11US Dollar Bear Markets Are Synonymous With Inflation So What? While, in the near-term, accelerating inflation is a negligible risk owing to excess economic slack, in the intermediate-term, it is a rising probability outcome. BCA’s long-held de-globalization theme,2 the US/Sino trade war that is here to stay irrespective of the next electoral outcome and excessive US government fiscal largesse will likely, in the next two-to-three years, swing the global deflation/inflation pendulum toward sustained inflation (Chart 12). For investors that are worried about the prospect of higher inflation, the purpose of this Special Report is to serve as an equity sector positioning roadmap, especially if inflationary pressures become more acute sooner than we anticipate. Chart 12Deglobalization Will Result In Inflation Historically, inflation has been synonymous with an aggressive Fed and hard asset outperformance, suggesting that deep cyclical sectors would be the primary beneficiaries. Table 1 shows that over the last six major inflationary cycles, energy, materials, real estate and health care have been consistent outperformers. On the flip side, utilities, tech and telecom have been clear underperformers. The remaining sectors have been a mixed bag. Table 1S&P 500 Sector Performance During Inflationary Periods With the exception of real estate, our portfolio will benefit from an accelerating inflationary backdrop. However, our early- and late-cyclical preference to defensives is a consequence of the current stage of the cycle: when in recession it pays to have a cyclical portfolio bent (please see Charts 6 and 7 from our mid-April Weekly Report).3 Ultimately, we expect relative profit trends to dictate relative performance on a cyclical investment horizon, and are not rushing to further shift our portfolio in order to benefit from accelerating inflation. What follows is a one page per sector analysis of the impact of inflation on pricing power and performance. Sectors are ranked by their average returns (largest to smallest) in the six inflationary cycles we studied as shown on Table 1.   Anastasios Avgeriou US Equity Strategist anastasios@bcaresearch.com Health Care Health care stocks have consistently outperformed during the six inflationary periods we examined. Over the long haul, it has paid to overweight this sector given the structural uptrend in relative share prices. Spending on health care services is non-cyclical and demand for such services is on a secular rise around the globe most recently further catalyzed by the COVID-19 pandemic: in the developed markets driven largely by the aging population and in the emerging markets by the accelerating adoption of health care safety nets and higher standards. Chart 13Health Care Health care pricing power is expanding at a healthy clip, outshining overall CPI. Importantly, recent geopolitical uncertainty had cast a shadow on the sector’s pricing power prospects that suffered from a constant derating. Now that political uncertainty has lifted as Biden is a more moderate Democratic President candidate than either Sanders or Warren, a rerating looms. Finally, demand for health care goods and services will not only remain robust, but also get a boost from the recent coronavirus pandemic as governments around the globe beef up their health care response systems. Chart 14Health Care Energy The energy sector comes out on top of the median relative return results in times of inflation, and second best in average terms (Table 1 above). Oil price surges are typically synonymous with other forms of inflation. During the six inflationary periods we analyzed, all but one period were associated with relative share outperformance. Oil producers in particular benefit from the increase in the underlying commodity almost immediately (assuming little to no hedging), which also serves as an excellent inflation hedge. Chart 15Energy Relative energy pricing power collapsed during the COVID-19 accelerated recession plumbing multi-decade lows. Saudi Arabia’s decision in early-2020 to refrain from balancing the oil market triggered a plunge in WTI crude oil prices to negative $40/bbl. While global demand remains deficient, this breakdown in oil prices has brought some much needed supply discipline in global oil producers including US shale. As the reopening of economies takes hold oil demand will recover and absorb excess oil inventories. While base effects will push crude oil inflation to the stratosphere in Q1/2021, eventually a more balanced global oil market will pave the way to a sustainable rebound in oil prices. Chart 16Energy Real Estate REITs have outperformed the overall market during the five inflationary periods we analyzed, exemplifying their hard asset profile. While the 1976-81 iteration skewed the mean results, REITs still come out with the third best showing among the top eleven sectors even on median return basis (Table 1 above). Real estate prices tend to appreciate when inflation is accelerating, because landlords have consistently raised rents at least on a par with inflation. Chart 17Real Estate Following the GFC trough, REITs pricing power has outpaced the overall CPI. CRE selling prices had been on a tear since the GFC, but the ongoing recession has short-circuited this hard asset’s near uninterrupted price appreciation; according to Green Street Advisors, average CRE prices contracted by roughly 10% in April. Worrisomely the persistent multi-family construction boom and the “amazonification” of the economy will act as a restraint to the apartment REIT and shopping center REIT segments, respectively. Tack on the longer-term knock-on effects of the work-from-home wave that has staying power and even office REITs may suffer a demand-related deflationary shock. Chart 18Real Estate Materials Materials equities have a tight positive correlation with accelerating inflation. Resource-related stocks are the closest representation of hard assets, given their ability to store value among the eleven GICS1 sectors. As inflation takes root and commodity prices rise, materials sales and EPS growth get a boost with relative share prices following right behind. Chart 19Materials Our relative materials pricing power gauge is currently contracting, but encouragingly it is showing some signs of stabilization. The drubbing in Chinese GDP in Q1 has dealt a blow to commodities-related demand and thus prices as infrastructure projects ground to a halt. As the Chinese economy has restarted slightly ahead of developed markets a return to normalcy is a high probability outcome in the back half of the year. Keep in mind that the delayed effect of stimulus spending should also hit in Q3 and Q4 likely further tightening commodity markets. Chart 20Materials Consumer Discretionary While the overall trend in consumer discretionary stocks has been higher since the mid-1970s, relative performance mostly declines during inflationary times. Consumer spending takes the backseat as a performance driver when interest rates rise on the back of higher inflation. In addition, previous inflationary periods have also coincided with surging energy prices, representing another source of diminishing consumer discretionary purchasing power. Chart 21Consumer Discretionary Consumer discretionary selling prices are expanding relative to overall wholesale price inflation, and are on a trajectory to hit double digit growth. Deflating energy prices, ultra-loose monetary conditions and the $3tn fiscal stimulus have kept the US consumer afloat. As Washington and the Fed are providing a lifeline to the economy during the recession, the reopening of the economy has the potential to turbo-charge consumer discretionary spending as pent up demand will get unleashed. Chart 22Consumer Discretionary Financials Financials relative returns are neither hot nor cold when inflation rears its ugly head. In fact they sit in the middle of the pack in terms of relative median and mean returns. This lack of consistency reflects different factors that exerted significant influence in some of these inflationary periods. Moreover, Chart 23 shows that relative share prices have been mean reverting since the 1960s, likely blurring the inflation influence. Ultimately, the yield curve, credit growth and credit quality determine the path of least resistance for the relative share price ratio of this early cyclical sector. Chart 23Financials Financials sector pricing power has jumped by about 450bps since the 2019 trough and have exited deflation. Given the recent steepening of the yield curve that is typical at the depths of the recession, the odds are high that sector pricing power will remain firm via rising net interest margins. Any easing in the regulatory backdrop even temporary could also provide a fillip to margins and offset the large precautionary provisioning that banks are taking to combat the looming recession-related losses. Chart 24Financials Industrials The industrials sector tends to outperform during inflationary periods. In fact, relative share prices have risen 50% of the time since the mid-1960s when inflation was accelerating. The two oil shocks in the 1970s raised the profile of all commodity-related sectors as investors were scrambling to find reliable inflation hedges. Chart 25Industrials Following a three-year period in the deflation zone, industrials relative pricing power is steadily rising, likely as a consequence of decreasing supplies, CEO discipline and the ongoing US/Sino trade war. The previously expansionary mindset has given way to retrenchment, as the scars from the late-2015/early 2016 manufacturing recession remain fresh. However, infrastructure spending is slated to increase at some point in late-2020 as China revs its economic engine and bolster the demand prospects for this deep cyclical sector. Chart 26Industrials Consumer Staples Similar to the health care sector, consumer staples stocks have been stellar outperformers over the past 55 years. The sector’s track record during the six inflationary periods we studied is split down the middle. Most consumer staples companies are global conglomerates and their efforts have been focused on building global consumer brands, allowing them to implement a stickier pricing strategy. As a result, overall inflation/deflation pressures are more benign. Chart 27Consumer Staples Relative consumer staples pricing power has slingshot higher and is flirting with the upper bound of the past three decade range near the 10% mark. The current recession has augmented the status of consumer staples. While the lockdowns has dealt a blow to select discretionary purchases, demand for staples has actually increased according to recent retail sales and inflation data releases. Tack on falling commodity input costs and the implication is that consumer staples manufacturers will likely continue to enjoy widening profit margins. Chart 28Consumer Staples Tech Technology stocks have underperformed every time inflation has accelerated with two exceptions, in the mid-to-late 1960s and mid-to-late 1970s. Creative destruction forces in the tech industry are inherently deflationary. As a result, tech business models have evolved to thrive during disinflationary periods. Moreover, tech stocks have become more mature than is typically perceived, generating enormous amounts of free cash flow. Cash flow growth is also steadier than in the past and has served as a catalyst to embark on shareholder friendly activities. Chart 29Tech Tech companies are constantly mired in deflation. While relative pricing power has been in an uptrend since 2016, it has recently soared as tech companies preserved their pricing power, but overall wholesale inflation has suffered a sizable setback. Importantly, demand for tech goods and services has remained resilient during the current recession, further adding to the allure of the tech sector. Chart 30Tech Utilities Utilities relative returns during inflationary bouts are the second worst among the top eleven sectors on an average basis and dead last on a median return basis (Table 1 above). In five out of the six inflationary phases we examined, utilities stocks suffered a setback. The industry’s lack of economic leverage and fixed income attributes anchor the relative share price ratio during inflationary times. Chart 31Utilities Our utilities sector pricing power proxy has sprung to life recently moderately outpacing overall inflation. Natural gas prices, the industry’s marginal price setter, have risen 18% since the early-April trough, signaling that recent utility pricing power gains have more upside. Nevertheless, as the economy is gradually reopening, soft data will stage a V-shaped recovery bolstering the odds of a selloff in the bond market. Such a backdrop will dampen the demand for high-yielding defensive equities, including pricey utilities. Chart 32Utilities Telecom Services Relative telecom services performance and inflation appear broadly inversely correlated since the early 1970s, underperforming 60% of the time when core PCE prices accelerate. Importantly, in two of the periods we studied (during the late-70s and the TMT bubble) the drawdowns were massive, skewing the mean results portrayed in Table 1 above. This fixed income proxy sector tends to suffer in times of inflation as competing assets dilute its yield appeal and vice versa. Chart 33Telecom Services Telecom services pricing power has been on a recovery mode since February 2017 when Verizon surprised investors and embarked on a price war by reinstating its unlimited plans in order to defend its market share. Importantly, earlier in the year telecom carriers relative selling prices exited deflation coinciding with the completion of the T-Mobile/Sprint deal. Intra-industry M&A is over as now only three major wireless providers are left raising the threat of monopolistic power. Nevertheless, the ongoing 5G deployment is of the utmost importance for telecom carriers and a foray further into cable/media/content services is inevitable so that the telecom incumbents move beyond being “dumb pipelines”. The GAA DM Equity Country Allocation model is updated as of May 29, 2020.  The model has not made any significant change this month.  It has kept the same order for the top four overweight countries (Spain, Australia, Sweden, and the US) as well as the four large underweight countries (Japan, the UK, France, and Switzerland), as shown in Table 1.  Table 1Model Allocation Vs. Benchmark Weights As shown in Table 2 and Charts 1, 2 and 3, the overall model outperformed the MSCI World benchmark in May by 29 bps. The Level 1 model outperformed 2 bps because of the overweight in the US. The Level 2 model outperformed by 85 bps thanks to the overweight of Sweden, Germany and the Netherlands, as well as the underweight in the UK and Switzerland. Since going live, the overall model has outperformed its MSCI World benchmark by 180 bps, with 246 bps of outperformance from the Level 2 model, and 33 bps of outperformance from the Level 1 model. We believe that models are a useful check, but structural changes and unquantifiable factors need to be considered as well when making overall recommendations.   GAA Equity Sector Selection Model Chart 4Overall Model Performance The GAA Equity Sector Model (Chart 4) is updated as of May 29, 2020. The model’s relative tilts between cyclicals and defensives have changed compared to last month. The model reversed its defensive stance implemented throughout March and April and is now tilted towards cyclical sectors. However, the semi-defensive tilt led the model to outperform its benchmark by 21 basis points during May. Year-to-date, the model has outperformed its benchmark by 88 basis points, and 86 basis points since inception. The model’s global growth proxy improved – mostly driven by EM currencies and commodity prices, and therefore turned positive on various cyclical sectors and reversed its defensive stance implemented in March. Global monetary easing and low rates should keep the liquidity component favouring a mixed bag of cyclical and defensive sectors. The valuation component remains muted across all sectors except Energy. However, multiple sectors are approaching expensive and cheap territories – mainly Info Tech (expensive), and Real Estate (cheap). The model awaits confirming momentum signals to change recommendations for that component. The model is now overweight five sectors in total, four cyclical sectors versus one defensive sectors. Highlights There are no atheists in foxholes, and no Austrians ahead of this election: Republican senators and White House staffers may grumble about giveaways, but they cannot risk being painted as the Grinch who Stole Essential Services in the homestretch of the campaign. A Biden victory will mean a leftward swing: Our geopolitical strategists believe markets are underestimating the extent to which a Biden victory would lead to a less friendly backdrop for investment capital. Tensions with China are likely to escalate: China-bashing is popular with the electorate, and a desperate White House may turn up the heat to recover its standing in the polls. The battle for great-power supremacy remains unresolved. The pandemic is causing the retreat from globalization to accelerate before our eyes: Curtailing offshoring and building new redundancies into supply chains will weigh on corporate profit margins and undermine earnings growth. Feature We had the pleasure of sitting down with Matt Gertken, the leader of BCA’s Geopolitical Strategy service, for a webcast last week. The timing could not have been better, as the pandemic has thrust Washington into the spotlight and the campaign will keep it there until Election Day. This report blends the US Investment Strategy and Geopolitical Strategy teams’ takes on the broad themes we discussed and is a starting point for thinking about the 2020 election and its financial market implications. We will return to the topic throughout the summer and early fall as developments unfold. Republicans in the Senate can talk tough now, but they will have to knuckle under if they want to keep their majority (and the White House). Future Fiscal Largesse Though the scale of the CARES Act was huge, powering the United States to the head of the global class in terms of fiscal stimulus (Chart 1), both parties were discussing the next phase of COVID-19 relief before the ink on the bill was dry. Two months later, that momentum has stalled as Republicans have begun to push back against a fifth wave of spending (the CARES Act was the third). Senator Lindsey Graham (R-SC) has taken direct aim at the $600 weekly federal unemployment benefit supplement, scheduled to expire at the end of July, calling unemployment benefits in excess of pay an “aberration,” and pledging that the program will be extended “over [his] dead body.” Chart 1A Massive Amount Of Fiscal Stimulus That benefit may be generous on a Scandinavian scale,1 but along with the direct $1,200 payments sent to nearly two-thirds of households, it is helping the economy withstand deleterious social distancing measures. Shoring up the finances of vulnerable households will help them stay current on their auto loans and rent or mortgage payments, staving off a wave of repossessions, evictions and foreclosures, and preventing a cascading chain of defaults that would intensify the economic pressure. Table 1The Battleground States Need Help Graham’s rhetorical flourishes aside, Republicans cannot hand the Democrats an opening to cast them as Scrooge when the campaign intensifies in late summer. Trump’s 2016 victory turned on flipping Florida and Rust Belt stalwarts Pennsylvania, Ohio, Michigan and Wisconsin from the Democrats, and all those states are in play again except Ohio (Chart 2). Unemployment is elevated in the battleground Rust Belt states, and we think it must be higher than the official measure in a state as dependent on tourism as Florida (Table 1).2 Channeling the Grinch by taking unemployment benefits and essential workers away from put-upon voters in pivotal states3 is not a winning electoral strategy. Caught between an aid proposal that both Democrats and the White House want, Republican senators will ultimately have to concede. Chart 2The Midwest And Florida Are Crucial Rounding Out The Democratic Ticket Chart 3A New Obama-Biden Ticket? Presumptive Democratic nominee Biden is considering the pool of candidates to fill the number two spot on the ticket. Vice-presidential picks generate a lot of discussion when they’re made, but they typically have little influence on election outcomes. Among this year’s crop of contenders for the presidential nomination, only Senator Amy Klobuchar (D-MN) could fulfill the typical VP function of helping to land a swing state. Klobuchar would likely appeal to soccer moms and suburban independents capable of being swayed back to the Democrats, but her moderate sensibilities wouldn’t expand Biden’s appeal to the party’s progressive wing or inspire younger voters. Senator Elizabeth Warren (D-MA) could help attract progressives and younger voters who see Biden as the status quo, but her antipathy toward big business could turn off swing voters and she would come at the cost of a senate seat.4 Voters have an unfavorable view of Kamala Harris (D-CA) and her contentious exchanges with Biden in the early debates could make for an awkward pairing. Stacey Abrams has recently entered the picture and would be an asset if she were able to increase African-American voter turnout, but she has a thin government resume. Michelle Obama is the only choice who would make a splash and significantly boost Biden’s prospects. She is viewed way more favorably than the rest of the field (Chart 3), would solidify Biden’s connection with Barack Obama, and increase turnout among the progressive, female, and minority voters the ticket needs to tip the scales in its favor. Unfortunately for the Democrats, she has unequivocally indicated that she does not wish to run. Biden has said he’d welcome her onto the ticket in a second, and he will likely put off his choice until efforts to draft her definitively fail. Michelle Obama could shake up the race if the Democrats can convince her to join the ticket. Investors should keep an eye on the Democratic ticket. Joe Biden will turn 78 in November. He will be a one-term president if he wins, and his public appearances suggest that he’s slower on the draw than he used to be. He may rely on his second-in-command much more than the average president and she will immediately become the odds-on favorite for the 2024 nomination. If the Democrats gain control of the Senate alongside a Biden victory, as our Geopolitical Strategy service projects, financial markets may have to begin discounting a future with materially less friendly regulatory and tax policy. China Tensions Will Not Go Away Chart 4The Middle Kingdom Is Out Of Favor Our geopolitical strategists have long flagged US-China tensions as the paramount geopolitical flashpoint. The only standalone nations with superpower potential are engaged in a long-term struggle for hegemony. The trade tensions that waxed and waned across all of 2019 were only one act of a longer-running play. Investors should not have been lulled into thinking the Phase 1 trade agreement would end the friction between the two countries. Politicians can be counted upon to give their constituents what they want, especially during election campaigns. China’s unpopularity with US voters has reached a new high in the wake of the pandemic (Chart 4), and candidates are likely to compete with one another to appear tougher on China. Between now and the election, there is a possibility that tensions could ramp up considerably. If the president finds his re-election prospects suffering from the COVID-19 outbreak and soaring unemployment, he may look to transform himself into a wartime president, boldly asserting American interests globally, and serially baiting an unpopular foe like China. Profit Margin Pressures Are Coming Except when interrupted by recessions, S&P 500 profit margins have climbed steadily higher since the early ‘90s (Chart 5). Several factors contributed to the increase in corporate profitability: the PC revolution, outsourcing, China’s entry into the WTO, the declining power of labor unions and, punctuating the rise in 2018, the 40% cut in the top marginal corporate tax rate (from 35% to 21%). If the Democrats take the White House and the Senate, we expect that corporate tax rates will swiftly rise. The top marginal rate may not go all the way back to 35%, but it has room to rise from its lowest level since before the US entered World War II (Chart 6), and any increase will represent a profit headwind. Re-configuring supply chains will reduce margins. Higher taxes will, too, if Democrats can take the White House and the Senate. Chart 5Corporate Profit Margins Are Vulnerable Chart 6A Democratic Sweep Will Lead To Higher Taxes Our Geopolitical Strategy service identified peak globalization as an important theme not long after it began publishing in 2012. The outbreak of the pandemic seems as if it will accelerate the retreat from globalization (Chart 7), and any reduction in outsourcing is likely to weigh on profit margins until automated inputs can supplant more expensive domestic labor. Onshoring is not the only factor likely to increase corporate costs after the pandemic, however. Companies are likely to seek to diversify their supply chains so that they are not so reliant on a single country or supplier. Building up redundancies within supply chains will make those chains more stable, but it will also increase costs. Chart 7The Pandemic Is Accelerating The Trend Away From Globalization A Biden victory is not the only source of election downside. If the president wins re-election, the odds of tariff conflicts with Europe will rise significantly. Unconstrained by having to contest another election, the administration could ratchet up the pressure on Europe, prompting certain retaliation from Brussels. Our strategists see a greater chance for trade peace, ex-China, if Biden captures the White House. Investment Implications The overriding questions on investors’ minds are why the stock market and the economy have parted company so decisively and how long they can continue to diverge. Our explanation turns on policy: the Fed has intervened mightily to hold down Treasury yields and keep financial markets functioning, while Congress has thrown open the federal coffers to keep laid-off workers and suddenly teetering businesses afloat. The social distancing measures imposed to slow the spread of COVID-19 caused economic activity to crater. Monetary and fiscal policy have been deployed to build a bridge over that crater, lest capital, people and businesses disappear into it like the Union troops at Petersburg. Ever since they began to rally in late March, financial markets have focused exclusively on the bridge. The Fed has the capacity and the will to install more monetary planks should the crater prove to be wider than initially estimated. Congress’ commitment is shakier, but the election will compel Republicans to provide more funding should it become necessary to prevent a dire outcome. The virus alone will dictate how long the bridge will have to be in place and investors can only guess at the virus' future course. Given the stock market’s pattern of surging on positive preliminary data for potential treatments or vaccines and barely easing when those data are shown to hold far less promise, it appears that its expectations are skewed to the right-hand side of the distribution. There appears to be considerable room for disappointment on the public health front. The possibility that markets are giving short shrift to a robust second wave of infections, or overestimating the speed with which a vaccine can be developed and distributed, is not a reason to short equities or be underweight them in balanced portfolios, though. The rally has been too strong, and there is a subset of right-tail outcomes that could well come to pass. We continue to expect a correction, and are carrying excess cash to prepare for it, but we are maintaining a neutral tactical outlook in the event of a positive surprise. We are optimistic about equities’ prospects over a twelve-month timeframe. Our rationale is that easy monetary policy and generous fiscal spending will outlive the social distancing measures they were prescribed to treat. Low interest rates, ample liquidity and pumped-up aggregate demand form a highly supportive backdrop for equities and should help them handily outperform bonds. The difference between our outlook and the equity market’s may simply be a matter of timing; the resurgent S&P 500 seems to be skipping ahead to the twelve-month conclusion and looking through the uncertainties that will arise along the way. The bears face daunting odds if Congress approves a meaningful fifth phase of fiscal stimulus: every trillion dollars extends the dark US bar in Chart 1 by another five percentage points. Feature The key to how markets will move over the coming 12 months is whether the coronavirus pandemic turns out to be a short-term (albeit severe) disruption to the world economy, or something more fundamentally damaging. Markets currently – with global equities up by 34% since March 23 – are clearly pricing in the former. They seem to be saying that the sudden stop to the economy – with US employment, for example, rising to a post-war high in just two months (Chart 1) – is not a problem, since most of the unemployed are furloughed and will quickly return to work once businesses reopen. Enormous stimulus (direct fiscal spending in G20 countries of 4.6% of GDP, even if loans and guarantees are excluded – Chart 2) and aggressive monetary policy (major central banks’ balance sheets have ballooned by $4.7trn since March – Chart 3) will tide us over until normality returns, and then provide a big boost to risk assets. Unprecedented efforts by drugs companies will soon produce a vaccine against COVID-19. Recommended Allocation   Chart 1Can Unemployment Come Down As Quickly? Chart 2Unprecedented Fiscal… Chart 3...And Monetary Stimulus All this is possible. Certainly, the amount of excess liquidity being pumped into the economy by central banks (Chart 4) could dramatically boost economic activity and asset prices once the world returns to normal. The newsflow over coming months may largely be positive, with a gradual easing of lockdowns, a rebound in economic data (it cannot mathematically get any worse), and an abatement of the pandemic during the northern hemisphere summer. Many investors remain pessimistic (Chart 5) and so may be pulled into markets if stocks continue to rise. In this environment – and with the alternatives so unattractive (10-year US Treasurys at 0.6% anyone?) – we wouldn’t want to take a bet against equities. Chart 4Liquidity Will Boost Assets - Eventually But is the market ignoring the risks? Easing of lockdown could lead to a flare-up of new COVID-19 cases: China has already had to reintroduce some containment measures when this happened (Chart 6). Chart 5Retail Investors Remain Bearish   Chart 6What Happens When Lockdowns Are Eased? While COVID-19 cases have peaked in Asia, Europe, and North America, there is a new wave in Emerging Markets, particularly those such as Brazil which were lax in implementing containment measures (Chart 7). Even where the pandemic has waned, consumers seem highly reluctant to go to restaurants (Chart 8) or fly on airplanes (Chart 9). Chart 7The Pandemic Is Shifting To Emerging Economies Consumer-facing companies may no longer see revenues down by 70% or 80% over the next few months, but they could still be 10% or 20% below normal levels. How many business models are robust enough to survive that? As for a vaccine, it is worth remembering that no vaccine has ever been developed for a coronavirus in humans. We may have to learn to live with the disease. Chart 8Consumers Are Not Yet Going To Restaurants... Chart 9…Or On Planes The longer the pandemic lasts, the more damaging will be its second-round effects. Already banks are turning more cautious about lending (Chart 10), and rating agencies are rapidly downgrading companies (Chart 11). We are likely to see a wave of corporate defaults, Emerging Market borrowers struggling to service their foreign-currency debts, and banks getting into trouble as a result – though monetary and fiscal bridging programs may defer these problems for a while. Chart 10Banks Are Turning More Cautious... Chart 11...And Companies Are Being Downgraded The US/China relationship is also a concern in the run-up to November’s US presidential election. It will be tempting for President Trump to turn tough on China, a policy that could be popular with the US electorate, which has become more anti-China in recent months (Chart 12). Problems over Hong Kong, China failing to hit the import targets it promised in January’s trade agreement, and action against Huawei (whose license expires in mid-August) mean that the conflict could escalate quickly. China would also much prefer Joe Biden as US president, and will do nothing to help President Trump get reelected. Chart 12Being Tough On China Is Popular In The US Chart 13The Dollar Has Not Reacted To The Risk-On Rally In this environment of unusual uncertainty, we continue to leaven our benchmark-weight position in global equities with relatively cautious tilts: overweight the lower-beta US market and structural-growth sectors such as Healthcare and Tech. We maintain our large position in cash, and would continue to hold gold as a hedge against tail risks. The risk to this view is that over coming months – if the environment continues to stabilize – there is a vicious rotation into pure cyclical plays, perhaps driven by a fall in the US dollar (which has until recently been surprisingly stable during the past two months’ risk-on rally – Chart 13), a rise in commodity prices, and higher long-term interest rates. This scenario would trigger outperformance by Emerging Markets and eurozone stocks, and value-oriented sectors such as Materials and Financials. This might be possible for a short period but, given the risks highlighted above, we would not recommend long-term investors to shift their portfolios in this direction.   Equities: Our “minimum volatility” approach has worked well: US equities and structural growth sectors such as Healthcare and Tech continued to outperform both during the sell-off in February and March and in the subsequent rebound (Chart 14). For now, we prefer to stick to this cautious stance on a 12-month investment horizon. It is possible, though, that there could be some short-term rotation into value and small cap stocks if the environment improves further over the next couple of months (Chart 15). We are partially hedged against this sort of upside surprise through our overweight in Industrials (which would benefit from a ramp-up in Chinese infrastructure spending, in particular) and neutral on Emerging Markets and Australia. Chart 14"Min Vol" Equities Have Outperformed Chart 15Could There Be A Shift To Value And Small Caps? Fixed Income: Government bond yields have not risen despite the risk-on rally, and we expect this to remain the case. Continuing uncertainty, central bank insistence that easy monetary policies will stay in place for a long time, and deflationary pressures over coming months warrant a neutral stance on duration – though returns from high-quality government bonds will be around zero. In the longer-run, however, the pandemic is likely to prove inflationary: like in a post-war environment, excess liquidity, supply constraints, and pent-up demand could push up consumer prices in 12 months’ time. Consumers are already noticing that the goods they are actually buying now (as opposed to the weightings in the consumption basket used to measure inflation) are rising in price (Chart 16). We recommend TIPS as a hedge, particularly given how cheap they are (with the 10-year breakeven at only 1.2%). Corporate credits that are supported by central bank buying remain attractive, although with spreads having already contracted the easy money has been made (Chart 17). BCA Research’s fixed-income strategists prefer US and UK investment-grade and BB-rated corporate bonds in the Media, Financials and Energy sectors.1 Chart 16Consumers Are Sniffing Out Inflation Chart 17The Easy Money Has Been Made In Credit Currencies: It will pay to watch the US dollar. It is overvalued and no longer supported by interest rate differentials, but as a safe haven currency has seen inflows given global economic uncertainty. For now, we remain neutral. Emerging Market currencies are likely to remain under pressure, particularly since EM central banks have followed the example of their Developed Market counterparts and for the first time embarked on QE to boost their economies (Chart 18). This could lead to rising inflation in some EMs, as central banks essentially monetize government debt. Chart 18EM Central Banks Are Starting QE Too Commodities: China has quietly been ramping up its credit growth, and this will eventually have a positive impact on industrial metals prices, which have showed tentative signs of bottoming (Chart 19). The rebound in oil prices has further to run. OPEC oil production is likely to fall by around 4 million barrels/day from its Q4 2019 level, with further output drops from capital-constrained North American shale producers (Chart 20).   Chart 19Industrial Commodities Bottoming? Harder to predict is how quickly demand – currently down around 15% year-on-year – will recover. Highlights China is taking advantage of global chaos to solidify its sphere of influence – beginning with Hong Kong. The crisis is also motivating the European Union to link arms more tightly through a symbolic step toward fiscal solidarity and transfers. US, Chinese, and European stimulus measures are cyclically positive but near-term risks abound. Hiccups in stimulus rollout are to be expected – and China’s disappointing stimulus thus far may cause market turmoil before policymakers do what we expect and add greater oomph. US-China relations are breaking down as we outlined, as renminbi depreciation coincides with Trump approval depreciation. The risks of the UK failing to agree to a trade deal with the EU are higher than prior to COVID-19. Stay defensive tactically – the risk-on rally is not yet confirmed by major reflation indicators yet geopolitical risks are spiking. Feature Chart 1Will Geopolitics Stunt The Early Bull's Growth? After wavering at the 2,900 level, the S&P 500 broke above 3,000. As we go to press, it is holding the line, despite a surge in geopolitical risk emanating from the efforts of the Great Powers to consolidate their spheres of influence at the expense of globalization. Key cyclical indicators are on the verge of breaking out. Our “China Play Index,” which consists of the Australian dollar, Swedish equities, Brazilian equities, and iron ore prices, is reviving smartly. The copper-to-gold ratio, however, is not really confirming the rally (Chart 1). Nor are Asian currencies. We recommend a tactically defensive stance. We are not dogmatic, but are not convinced that the rally will overcome near-term risks. We expect explosive political and geopolitical events throughout the summer. Near-Term Geopolitical Risks To The Rally Our reasons for near-term caution are as follows: Global stimulus hiccups: China’s National People’s Congress over the weekend disappointed expectations on the size of economic stimulus. This is a short-term risk, we argue below, but nevertheless a risk. The US Congress may not pass stimulus until July 2 and the final law will fall short of the House bill of $3 trillion. The European “Next Generation EU” recovery fund is only 750 billion euros in size and may not be agreed until July, or even September if the financial market does not impose urgency. We elaborate below. Ultimately policymakers will keep doing “whatever it takes” but there will be hiccups first and they will trouble the market in the near term (Chart 2). Chart 2Stimulus Tsunami Will Peak This Summer Sino-American conflict: The “phase one” trade deal was never going to bring durable comfort to markets about US-China cooperation, and the outbreak of COVID-19 prompted our March 13 argument that US-China tensions would erupt sooner than we thought. So far the market is grinding higher despite the materialization of this risk. Mega-stimulus and the equity rally enable the US and China to clash. At some point escalation will upset the market. Domestic stimulus is substituting for a collapse in globalization and risk markets are cheering. But increased domestic support will enable political leaders to clash with each other and keep upping the ante. The higher the market goes the more willing President Trump will be to expend some ammunition on China and other political targets. But if you play with sticks, somebody always gets hurt. The market is betting that Trump is a typical US president, typically bashing China in an election year. We are arguing that he is atypical, that this is an atypical election year, and that China’s own ambition cannot be left out of the equation. Wild cards: Jokers, one-eyed jacks, suicidal kings, and aces are all wild in this deck. Emerging markets like Russia (Chart 3) – and rogue regimes like Iran – pose non-negligible risks of upsetting the global rebound this year. Chart 3ARussian Risk To Rise Further On Libya, US Tensions Chart 3BRussian Risk To Rise Further On Libya, US Tensions   Chart 4Equity Investors Wise To Erdogan's Mischief Investors cannot focus on tail risks all the time, but not all geopolitical risks are tail risks. This is particularly the case because of the US election, which heightens Washington’s willingness to retaliate to any provocations. Geopolitics in the Mediterranean are verifiably unstable, particularly in Libya where Russia looks to make a major intervention yet Turkey is also involved (Chart 4). This affects North African and European security. Iran is under historic stress and will attempt to undermine the Trump administration as it has no downside to Democratic victory in November. In a recent event we hosted with the CFA Institute in India and Asia Pacific, only 4% of participants highlighted Russia and 2% Iran as a significant source of political risk this year, while 93% highlighted the US and China. Clearly the US-China competition is the great game. But other risks are underrated, especially Russia. Stimulus hiccups this summer are likely to be overcome in the US, EU, and China, so perhaps the market will look through this risk while economies reopen and leading indicators inevitably improve. US-China tensions could remain bound within Trump’s desire to keep the stock market up during his election campaign and China’s desire not to incur Trump’s unmitigated wrath if he happens to be reelected. Russian, Iranian, and emerging market risks, if they materialize, may have merely localized and ephemeral market effects. However, Trump’s falling approval rating and executive decree to open the social media companies to litigation supports our thesis that he is not enslaved by the stock market. The market is expecting “the Art of the Deal” to lead to positive outcomes but that assumption is not as reliable in a recessionary context as it is in an economic boom. The Atlanta Fed’s second quarter real GDP growth estimate stands at -40.4%. Any state that provokes the US over the next five months risks a massive or unpredictable retaliation. China will ultimately bring stimulus to 15.5% of GDP. Deflation and unemployment are a massive constraint. We do not mention the well-known risks of weak consumer activity and business investment amid the pandemic, which itself is expected to revive in the fall with no guarantee of a vaccine by then. Bottom Line: In the near term, maintain safe haven trades such as long Japanese yen, US Treasuries, and defensive equity sectors. China Stimulus Hiccups Won’t Last, But Will Sow Doubt The most important question in China is the implication of the National People’s Congress with regard to the size of stimulus. After the stimulus blowout of 2015-16, Xi Jinping consolidated power and launched a deleveraging campaign. His administration is determined to keep a lid on systemic risks, especially the money and credit bubble. Chart 5China's Stimulus Faces Doubts But Will Prove Huge In The End Beijing’s targets for central and local government spending disappointed market observers. In Chart 2 above, we revised Beijing’s fiscal stimulus from 11% of GDP to 4.3% of GDP as a result of lower-than-expected targets for local government special bonds and central government special treasury bonds, as well as a corrected calculation of the fiscal relief for small and-medium-sized enterprises. This 4.3% understates the real size of China’s stimulus because it includes only fiscal elements. Since the Communist Party and state bureaucracy control the banks and many large enterprises, one must also include credit growth – it is a quasi-fiscal factor. Total social financing (total private credit) is usually the biggest element of China’s periodic bouts of stimulus. While Chinese authorities showed restraint in their fiscal measures, they announced that credit growth would “significantly” exceed nominal GDP growth, which has collapsed due to the virus lockdowns. Our Emerging Markets Strategy estimates that credit growth will accelerate to 14% this year, making for an 11.2% of GDP increase in total credit, and a combined fiscal and credit impulse that will reach 15.5% of GDP (Chart 5). The dramatic global economic shock and the hit to China’s labor market ensure that additional stimulus will be applied as needed to plug the output gap. Soaring unemployment is a fundamental risk to social stability and hence to single-party rule. This means that the fiscal impulse will in the end likely exceed 4.3% as new measures are rolled out later this year. It also means that credit growth will surprise to the upside, as the regime loosens the reins on shadow banks as well as state-controlled lenders. Nevertheless, accepting our Emerging Market Strategy’s base case of 15.5% of GDP fiscal and credit impulse, we would note that China’s economy is much larger as a share of the global economy today than it was in previous rounds of stimulus. Thus while the stimulus may be smaller than that in 2008 as a proportion of China’s economy, it is larger as a proportion of the world’s (Table 1). China-linked asset prices, such as industrial metals, will see rising demand over time. Table 1China Fiscal+Credit Impulse Will Be Big Relative To World The Xi administration’s preference is not to overstimulate and exacerbate its problems of imbalanced growth, falling productivity, and excessive indebtedness. But its constraint is deflation, unemployment, and social instability. Insufficiently loose policy in the midst of a very deep global recession could prove to be the biggest policy mistake of all time. To refuse to loosen as needed, or to re-tighten policy too soon, would be to make a cruel joke out of the new policy slogan, “the Six Stabilities and Six Guarantees” and jeopardize Xi Jinping’s ability to reconsolidate power ahead of the twentieth National Party Congress in 2022. Rather the constraint will force policymakers to alter any hawkish preferences if growth looks to relapse. Bottom Line: Doubts about the sufficiency of China’s fiscal and monetary stimulus pose a near-term risk to global risk assets since investors face disappointing stimulus promises on the surface, combined with lack of certainty about Beijing’s willingness to increase stimulus going forward. We are confident that Beijing will ultimately do whatever it takes to stabilize employment and try to ensure social stability. But this implies near-term challenges and possibly a market riot prior to resolution. Before then, many market participants, including in China, will believe that the Xi Jinping administration will be hawkish and resistant to re-leveraging. China’s Sphere Of Influence Global geopolitical risk stems from the Xi Jinping regime at least as much as from the Donald Trump regime, as we have long pointed out. The scenario unfolding as we go to press is precisely the one we outlined back in March in which Beijing depreciates its currency to ease its economic woes while President Trump’s approval rating falls due to his own woes, prompting him to retaliate. The CNY-USD exchange rate is largely pricing out the phase one trade deal, which is marked by the peak in renminbi strength in Chart 6. Chart 6Phase One Trade Deal Priced Out Of Renminbi Already Chart 7China's Warning To Trump Could Scrap Trade Deal This depreciation is not merely the effect of market moves – though weakness in global and Asian trade and manufacturing certainly reinforce it. The People’s Bank of China’s fixing rate has been guiding the currency to its lowest point since 2008 amid the spike in US-China tensions over the past month (Chart 7). China says it will adhere to the phase one deal as long as it is mutual. It is buying more soybeans, cotton, pork, and beef from the United States relative to last year. Demand has collapsed. Unless China decides to dictate purchases as a subsidy to keep the agreement alive, its purchases will fall short of the huge expansion envisioned in the deal. US actions could nullify the deal anyway. President Trump and his Economic Director Larry Kudlow have both suggested that the administration no longer cares about maintaining the deal. China was fast becoming unpopular in the US and this trend has skyrocketed as a result of COVID-19. China’s other notable decision at the National People’s Congress was to state that it would impose a new national security law on Hong Kong SAR, after the autonomous financial center’s long reluctance to do so. Beijing has sought greater direct control of the city since early in Xi’s term, in contravention of the promise of 50 years of substantial autonomy enshrined in the Sino-British Joint Declaration of 1984. Beijing’s action comes after Hong Kong’s widespread civil unrest last year and ahead of the city’s Legislative Council elections in September, which will likely become a major geopolitical flashpoint. The United States is retaliating by removing Hong Kong’s designation as an autonomous region. This entails higher tariffs, tougher export controls, stricter visa requirements, and likely sanctions directed at mainland entities that will enforce the national security law in various ways, including eventually some Chinese banks. The US also accelerated sanctions against China for its civil rights abuses in Xinjiang – sanctions that target tech and security companies – and is moving forward with a bill to threaten Chinese companies that hold American Depository Receipts (ADRs) with delisting from American stock exchanges if they do not meet the same auditing requirements as other foreign companies. This potentially affects $1.8 trillion in market capitalization over a 3-4 year period. China’s power grab in Hong Kong initiates a market-negative Sino-American dynamic that will last all year. It cannot be assumed that Trump will accept Beijing’s implicit offer of swapping phase one trade deal implementation for China’s historic encroachment on Hong Kong’s autonomy. The imposition of legislative dependency on Hong Kong should not have been a surprise to investors given recent trends, but it was, as Hong Kong equities fell by 6% at first blush. There is more downside, judging by our China GeoRisk Indicator, which is in a clear uptrend for all of these reasons and correlates reasonably well with the Hang Seng index (Chart 8). Chart 8Hong Kong Equities Face More Downside From Geopolitics While the US will retaliate over Hong Kong, the question for global investors is whether the conflict spills over into the rest of China’s periphery. This would highlight the systemic nature of the geopolitical risk and make it harder for the market to swallow the new cold war. Our Taiwan Strait GeoRisk Indicator (Chart 9) is pricing zero political risk despite the clear risk that Beijing will eventually resort to economic sanctions to penalize the mainland-skeptic government there; that the US will seek to shore up the diplomatic and defense relationship in significant ways in what may be the final five months of the Trump administration; and that Taiwan may seek to draw the US into granting greater economic and security assurances. Chart 9Taiwan Equities Pricing ZERO Geopolitical Risk ... Huge Mispricing Our Korea GeoRisk Indicator (Chart 10) has also fallen drastically. This risk indicator deviates from Korean equities frequently due to North Korean risks, which equity investors tend (usually correctly) to ignore. This year is different, however, because Kim Jong Un’s decision whether to give Trump a diplomatic win, or frustrate him with the test of a nuclear device or intercontinental ballistic missile, actually has a bearing on Trump’s election odds and the pace of US-China escalation. If Kim humiliates Trump then we expect Trump to make a major show of force in the region that would draw China into a strategic standoff. Chart 10North Korea Is Relevant In 2020 Due To Trump China is attempting to solidify its sphere of influence, first in Hong Kong but later in Taiwan and the Korean peninsula. The United States is pushing back and the US election cycle combined with massive stimulus means that push will come to shove. Bottom Line: Investors should steer clear of Chinese, Taiwanese, and Korean currencies and risk assets in the near term. We recommend playing the cyclical China recovery via Korean equities over the long run. The European Sphere Of Influence The European Union is also attempting to strengthen and expand its sphere of influence – namely with steps in the direction of a fiscal union. Our GeoRisk Indicators are generally flagging a huge drop in political risk for Germany, France, Italy, and Spain (Charts 11A & 11B). The reason is that the economies have collapsed yet the equity market has bounded back on ECB quantitative easing and huge promises of fiscal support. In the coming months these risk indicators will rise even as economies reopen because the debate over fiscal and monetary policies is heating up. Our base case is that both the debate over EU recovery funds and the German constitutional court’s objections to QE will resolve in dovish compromises. Chart 11AEurope’s Not-Quite Hamiltonian Moment Chart 11BEurope’s Not-Quite Hamiltonian Moment At issue on the fiscal front is the EU Commission’s “Next Generation EU” recovery fund. Commission President Ursula von der Leyen is offering to create a 750 billion euro relief fund (500 billion in grants, 250 billion in loans). The decision is contentious because it would entail the EU Commission issuing bonds – essentially joint bonds among the EU states – to raise funds that would then be distributed through the EU Commission seven-year budget (2021-7). Joint issuance would be a symbolic step toward greater solidarity. This proposal began with an agreement between French President Emmanuel Macron and German Chancellor Angela Merkel to launch the 500 billion in grants. Merkel signaled earlier this year that she was prepared to accept joint bond issuance focused on the immediate crisis. When more fiscally hawkish or euroskeptic states objected that loans should be used instead of grants, von der Leyen simply added their proposal to the total, despite the fact that the ECB and European Stability Mechanism (ESM) already offer emergency loans to help states through the global crisis. The proposal marks a victory of the fiscally dovish Mediterranean states (once called “Club Med”) over the frugal Germans, with Macron prevailing on Merkel to foist yet another major compromise onto her conservative German power base in the name of European integration and solidarity before she exits the chancellorship in 2021. But it is not as if German elites like Merkel and von der Leyen are running amok: German public opinion is Europhile and supportive of bolder actions to share burdens, save the union, and shore up the continental economy. The market is not pricing any political risk in Taiwan despite clear dangers. Stay short Taiwanese equities. The recovery fund itself is limited in size, relative to overall stimulus actions thus far. But it would plug an important gap for states like Italy and Spain, which are constrained by large public debt loads and have not provided enough stimulus as yet. The “Frugal Four,” the Netherlands, Austria, Sweden, and Denmark, are leading the opposition to the use of grants rather than loans and any effort to establish a track leading to European fiscal union. But they are also willing to negotiate. Estonia and other nations are also objecting, with the eastern Europeans seeking to ensure that southern Europe does not take the lion’s share of the funds, while the core European states will use the funds to pressure populist and euroskeptic eastern states that have defied the European Court of Justice and other institutions (Chart 12). Chart 12Europe: Distribution Of ‘NextGen EU’ Fund A final decision may not be settled by the time of a special summit in July but some compromise should be expected by the fall or (latest) end of year. The proposal would do the very thing that its opponents resist: pave the way toward jointly issued bonds in future that do not have a time limit or a single purpose (today’s sole purpose being pandemic relief). Hence the negotiations will be intense and it will likely require a return of financial instability to bring them to a conclusion. The global financial crisis and its aftermath provoked a higher degree of integration among the EU member states despite the tendency of the mainstream media to assume that the dissonance between monetary and fiscal policy would create an unbridgeable rupture. COVID-19 is now supporting this pattern of Brussels not letting a good crisis go to waste. Chart 13Europe Fends Off Latest Doubts About Solidarity The reason is that the EU is a geopolitical project. As Russia revived, the US began to act unilaterally and unpredictably, and China emerged as a global heavyweight, European powers were forced to huddle together ever more tightly to create economies of scale and improve their security against various external and unconventional threats. Influential German Finance Minister Olaf Scholz has compared the new recovery fund to the work of American founding father Alexander Hamilton in mutualizing the early American states’ war debt so as to create a tighter fiscal union among the states. For that very reason the more Euroskeptic member states oppose the proposal – long rejecting the idea of a “United States of Europe.” Today’s proposals are more symbolic, less substantial, than Hamilton’s famous Compromise of 1790. Nevertheless we would not underrate them as they highlight the way the European states continually turn crisis moments that worry the markets about European break-up into new opportunities to combine more closely. As such it is fitting that the European break-up risk premium has fallen, signifying a drop in peripheral bond spreads (Chart 13). The battle over debt mutualization is not over yet so spreads could widen again, but the trend will be down as the bloc develops new tools to combat the latest crisis. The United Kingdom obviously marks a major exception to this reinforcement of the European sphere of influence. The Brits are historically and geopolitically opposed to a unified continental political power. Having decided to leave, they lack the ability to obstruct from within. But they are also not necessarily more likely to yield in their trade negotiations. British political risks are understandably low because Prime Minister Boris Johnson and his Conservative Party won a strong mandate in December and technically do not have to face voters again until 2024. The major limitation on a “no trade deal” outcome in talks with Brussels was a recession – yet that has already occurred. London could ultimately bite the bullet and accept that outcome if the trade talks turn acrimonious. The GBP/EUR is not pricing a full “no deal” exit. Stimulus and economic recovery suggest that it is a good time to go long sterling but we will pass on this trade in the short run due to resilient dollar strength and the reduced barrier to exiting without a trade deal (Charts 14A & 14B). Chart 14ABrexit Trade Talks Not Globally Relevant Chart 14BBrexit Trade Talks Not Globally Relevant Bottom Line: We do not yet recommend reinstituting our long EUR/USD trade, which we initiated late last year as part of our annual forecast. The COVID-19 crisis has created such a spike in geopolitical and political risk that we expect the US dollar to remain surprisingly strong throughout the coming months and for US equities to outperform global equities beyond expectation. Nevertheless we will look to reinitiate this long-term trade at an appropriate time, as it fits squarely with our “European Integration” theme since 2012. Investment Takeaways Our contention that “geopolitics is the next shoe to drop” has materialized. This has negative near-term implications for global risk assets. However, thus far, market positives have outweighed negatives for global investors faced with the reopening of economies and wartime-magnitude fiscal and monetary stimulus. Buying risky assets makes sense for investors with a long-term investment horizon – and we recommend cyclical plays like commodities, corporate bonds, infrastructure stocks, and defense stocks in our strategic portfolio. We also recognize that if key cyclical and reflation indicators break out from here, then a cyclical bull market could take shape. Yet our analytical framework reveals that recession and mega-stimulus have diminished the financial and economic constraints that would normally deter geopolitical actors from ambitious actions on the international stage. Most notably, the US election dynamic has turned upside-down. President Trump is the underdog and will need to develop a reelection bid that does not hinge on the economy. Doubling down on “America First” foreign policy and trade policy makes the most sense and the ramifications are negative for the markets over the next five months. This is the key dynamic that makes US-China, US-North Korea, US-Russia, and US-Iran tensions more market-relevant than they would otherwise be. Highlights US refiners will raise capacity-utilization rates as demand revives, which will keep crude oil inventories draining through 2H20. Early data indicate COVID-19-induced lockdowns pushed demand for gasoline, diesel, jet fuel and other products in the US down by a massive 31.9% vs. five-year average levels between March and end-April (Chart of the Week).1 Supply destruction in the US shales, a surge in crude exports, and an import collapse catalyzed by unintended inventory accumulation kept storage from breaching operational capacity outside Cushing, OK, where NYMEX WTI futures deliver. We continue to expect WTI to average ~ $37/bbl this year and ~ $65/bbl next year. Brent will trade ~ $3/bbl higher. Two-way price risk – to the upside and downside – remains high. Feature US refiners did an extraordinary job of balancing their systems in the wake of this demand collapse, which, with impelling alacrity, propelled similarly rapid adjustments in pipeline, storage and shipping markets.  Getting a fix on the actual demand destruction in oil markets wrought by the COVID-19 pandemic is exceedingly difficult. Few regional markets track fundamental data in anything close to a timely manner, except for the US, where the Energy Information Agency (EIA) publishes early estimates of crude and refined-product output, consumption, exports and imports on a weekly basis. Of course, these data are preliminary and will be revised – perhaps substantially – post-publication. However, they are invaluable for getting an early read on the effects of an exogenous shock like the COVID-19 pandemic in an advanced economy. While this experience cannot be translated directly to the rest of the world, the analysis is useful in getting a handle on the order of magnitude of demand destruction globally. These early data flows indicate that, between March and the end of April, US refined-product demand fell a stunning 31.9% vs. its five-year average, as shown in the Chart of the Week. The collapse in US product demand led OECD demand lower by a similar magnitude, which is unsurprising, given the US accounted for ~ 20% of the 100mm b/d or so of products consumed globally prior to the COVID-19 pandemic. An analysis of these early data indicate US refiners did an extraordinary job of balancing their systems in the wake of this demand collapse, which, with impelling alacrity, propelled similarly rapid adjustments in pipeline, storage and shipping markets. These adjustments now are being reflected in forward curves for WTI and Brent, as market participants discount them. Chart of the WeekUS Refined-Products Demand Collapse Refiner Adjustments Propel Re-Balancing Depend upon it, sir, when a man knows he is to be hanged in a fortnight, it concentrates his mind wonderfully. - Samuel Johnson2 As the extent of the demand destruction became apparent in March, US refiners in PADDs 2 and 3 – the US Midwest and Gulf Coast, respectively, where ~ 75% of US refining capacity is situated – moved quickly to throttle back operations (Chart 2).3 Average utilization rates in both districts fell from a 1Q20 peak of 96.5% in January to 71.2% in April. In volumetric terms, this represented a decline of 4.1mm b/d in US refiner crude inputs (gross), leaving total inputs at 13.4mm b/d by the end of April (Chart 3). This sudden ramping down in operations reduced refiners’ demand for flowing crude oil, leading to a sharp unintended accumulation of crude and product inventory in the US midcontinent and Gulf Coast, and the US East coast (PADD 1), which can receive more than 3mm b/d of refined product on the Colonial Pipeline, a 5,500-mile line running from Houston, TX, to the New York Harbor (Chart 4). With crude and product storage filling, anecdotal reports now confirmed in the early data indicate pipelines and storage operators let it be known their systems were rapidly filling, and that they soon would be denying access to their transportation and holding facilities. Word reached the US shale-oil basins, particularly the Permian and midcontinent fields in Oklahoma and North Dakota, where producers were forced to lay down rigs and choke back crude flows to reduce output (Chart 5).4 Chart 4Demand Collapse Leads To Unintended Inventory Accumulation Chart 5The Word Goes Out To Cut Production, As Pipelines and Storage Fill Additional data will be required to assess how quickly crude production ramped down in the US shales, but it appears the quick-response capability of this production allowed storage operators outside of Cushing, OK, to avoid even coming close to breaching the critical 80% operating capacity threshold of storage operators in these key districts. US Ramps Crude Exports, Slashes Imports Sharply lower refiner demand forced producers and traders to move crude oil out of the US as quickly as possible. In addition to sharply curtailing production, sharply lower refiner demand forced producers and traders to move crude oil out of the US as quickly as possible, which they did (Chart 6). US crude exports are up 26.9% y/y in 1H20, and likely will continue to remain strong. At the same time, US imports of crude oil have fallen 12.6% y/y as refiners continue to manage their own storage levels and system requirements. This will allow floating storage, particularly in the US Gulf, to be drawn down, as refiners return to normal utilization rates (Chart 7). Chart 6US Crude Exports Soar, Imports Collapse ... Chart 7… And Floating Storage Soars, Particularly In The US Gulf The only outlier in all of this was Cushing, OK, where the NYMEX WTI futures contract delivers. Production curtailments in the shales, surging crude exports and sharply lower imports kept storage levels under control, for the most part, as refined-product demand was collapsing in the US. Indeed, EIA data indicate storage levels in PADDs 2 and 3 overall remained below 65% of working-storage capacity throughout March and April. The only outlier in all of this was Cushing, OK, where the NYMEX WTI futures contract delivers. Storage in Cushing breached 80% of capacity in the last two weeks of April before falling back to ~ 70% by mid-May (Chart 8). The proximate cause of this appears to be a disorderly termination of trading in the NYMEX WTI contract for May delivery in Cushing.5 Chart 8Storage In Cushing, OK, Breached 80% Of Capacity US Product Demand Revival It’s still early days, but there are indications of demand reviving in the US. The Apple Mobility Index, which tracks consumer interest in travel, appears to move in line with US refined-product demand (Chart 9). Our expectation remains demand will revive in 2H20 and will increase sharply y/y in 2021, given the massive fiscal and monetary stimulus deployed in the US and globally. This, coupled with the massive supply cuts by OPEC 2.0 and producers outside the coalition, will allow prices to continue to rebound over this period.5 Brent prices likely will average $40/bbl this year and $68/bbl next year. We expect WTI to trade $2 - $4/bbl below Brent. That said, two-way price risk remains extremely high, as we have noted before. Output cuts by OPEC 2.0 and US shale-oil producers could overshoot, and take too much supply off the market as demand is recovering, while demand could once again collapse if a second wave of the COVID-19 pandemic emerges following the lifting of lockdowns globally. Chart 9US Interest In Travel Generally Appears To Be Picking Up     Robert P. In the US, total oil rig count fell 73% to an 11-year low of 237 rigs, reflecting weak investment appetite by producers. The IEA expects investment in the oil and gas sector to fall by $400 billion this year, led by a 32% decline in oil and gas investment. In trading markets, speculators are returning to WTI markets in expectations lower supply and reviving demand will drain inventories and move prices significantly up (Chart 10). Fund managers now hold 8-to-1 long contracts in WTI vs. 2-to-1 for Brent. Base Metals: Neutral The LMEX rose 10% since bottoming on March 23. Copper, aluminum, zinc and nickel are up by 15%, 6%, 9% and 13%. Iron ore prices dropped ~$2/MT on Tuesday as ore exports from Brazil’s Vale increased by 1.5mm tons, easing concerns about COVID-19 induced supply disruption in the country, according to Fastmarkets MB. Precious Metals: Neutral Record economic policy uncertainty in the US – and globally – keeps safe assets – chiefly gold and the US dollar – well bid (Chart 11). We expect the dollar will weaken as economies reopen and uncertainty wanes. As this unfolds, the risk of a temporary pullback in gold prices remains elevated. Medium to long term, persistent accommodative global monetary policy will continue to support the yellow metal’s upward trend. Ags/Softs:  Underweight According to the USDA, private exporters reported sales of 258k MT of soybeans for delivery to China split between the current and next marketing year, which was supportive of soybean futures prices. A weaker USD also is supporting grains, and rallying corn futures. Wheat was slightly down, as a softer USD positive is being offset by favorable weather conditions in the Black Sea export regions that compete with the US. Highlights This year’s NPC refrained from announcing a numeric economic growth target. However, the targeted employment growth will be a reliable indicator of the government’s pain threshold.  The announced stimulus package did not exceed market expectations.  At the same time, the government is keeping the liquidity tap open and the fiscal budget flexible.  We expect the government to utilize both policy tools before July. The stimulus focuses on supporting infrastructure investment and consumption, with marginal loosening of property market restrictions. While we maintain a positive view on Chinese equities in the next 6 to 12 months, we favor large cap stocks in domestic demand-driven sectors, to hedge rising geopolitical risks. We also recommend investors to hedge their RMB exposure in Chinese stocks by opening a long USD-CNH trade, with the expectation that further weakness in the RMB is likely in Q2. Feature This year’s National People’s Congress (NPC) delivered two surprises on opening day: a new national security bill on Hong Kong SAR, which will be voted on at the May 28th plenary session;1 and a lack of an annual economic growth target in the Government Work Report (GWR), for the first time since the early 1990s. Chinese stock prices in both the onshore and offshore markets plunged following Friday’s NPC session (Chart 1). Chart 1Messages From This Year's NPC Did Not Bode Well For Market Sentiment Numeric targets in the stimulus package announced at the NPC did not exceed the consensus.  However, citing global geopolitical and economic uncertainties, Chinese policymakers have kept the liquidity tap open and the fiscal budget flexible. This means that policymakers can add to the existing stimulus without the approval of the NPC at the Politburo’s mid-year review in July.  Investors will likely turn their focus back to economic fundamentals in the coming months. In Q2, the market will trade on the back of disappointing corporate earnings and news from the geopolitical front. In H2, however, a confluence of further domestic policy easing and a global economic recovery should lift Chinese corporate earnings. As such, our cyclical (6-12 months) outlook on both China’s economic recovery and equity performance remains upbeat. The Economy: No Growth Target ≠ No Growth The GWR set targets for this year’s urban job creation and unemployment rate, even though it refrained from setting an explicit objective for economic growth in 2020 (Table 1). A numeric target on job growth implicitly provides a floor to the economy, i.e., stimulus will have to step up if the economy does not provide adequate jobs to meet the employment target. Table 1No Growth Target, But Big Spending Anecdotes indicate that, to keep the unemployment rate in abeyance, the government has mandated corporations to retain their employees on payrolls even if there is no pay. This may help to explain the meager 6.0% unemployment rate in China compared with a near 20% rate in the US. It is undoubtedly much harder to create new jobs than to maintain a stable unemployment rate. Economic and demand growth is still the foundation for job growth, and administrative measures can only go so far in creating new jobs, particularly in the private sector. The government pledges to create 9 million new jobs in 2020, about 20% lower than the target of 11 million new jobs set for last year. In 2019, 13.52 million urban jobs were created and the nominal GDP expanded at 7.8%. A back-of-the-envelope calculation suggests that China economy needs to grow by 4-5% from 2019 (in nominal terms) to achieve the employment target for this year. Given that Q1 registered a 5.3% contraction, China’s economy must expand by at least 8% (year on year) in H2 (Chart 2). Chart 2Employment Growth Will Be This Year's Government Policy Anchor Stimulus: Keeping Options Open “We will use a variety of tools such as required reserve ratio reductions, interest rate cuts, and re-lending to enable M2 money supply and aggregate financing to grow at notably higher rates than last year.”  – Li Keqiang at the NPC, May 22, 2020. Chart 3Further Monetary Easing Likely In June This statement makes it clear that policymakers intend to keep the liquidity tap running. The easing of local government financing vehicle (LGFV) borrowing and shadow banking regulations also indicates that Chinese policymakers have given an all-clear signal to accelerate money and credit growth. We expect another round of cuts in interest rates and required reserve rates ahead of the July Politburo meeting.  The credit impulse should reach around 35% of China's GDP this year, well above the 25% in 2019 (Chart 3). A notable exception in this year’s GWR is that it did not put a lid on the size of fiscal stimulus. The fiscal deficit for 2020 is set at an ambiguous “above 3.6% of GDP”. Furthermore, the GWR states that the current policies “can be improved according to changes in the economic situation,” which will allow for greater leeway in easing. We believe that while the government pledges to maintain a measured stimulus, more easing actions are inevitable. China’s post-pandemic economic recovery is on track and not yet close to the policymakers’ pain threshold. However, the global economy faces tremendous uncertainties.  The pandemic is not yet controlled worldwide and the US-China rivalry is expected to grow more acrimonious in the months to come. A temporary setback in China’s economic recovery and financial market in Q2 is a strong possibility. Employment is also set to come under more pressure in Q2 when an estimate of 8.7 million new college graduates enter the job market. As mentioned in our previous report, China’s job losses so far are concentrated in lower-skilled, lower-income manufacturing and service sectors.2 However, the new graduates will seek middle-income, white-collar jobs, which can only be provided by real demand in the economy. Young middle-class professionals in China are not only a major source of consumption growth, but also are a source of domestic instability if they are discontent – a political risk we do not think the Chinese leadership is willing to take. Fiscal Stimulus: Largest On Record Raw material prices have closely tracked Chinese credit cycles since the Global Financial Crisis (GFC). China’s fiscal impulse and government-led investment have helped to speed up commodity price recoveries and bridged the gap between economic slowdowns and a rebound in the private sector (Chart 4). Fiscal deficit will likely be enlarged by more than 3% of GDP in 2020 from last year's near 5% of GDP, and will be the largest annual deficit increase on record. The announced budgetary fiscal deficit in 2020 is set at above 3.6% of GDP, but the broad-measure fiscal deficit will most likely reach to more than 8% of GDP this year when taking into account both government budgetary and fund expenditures (Chart 5). Chart 4Commodity Prices Will Get A Lift From Fiscal Stimulus Chart 5Fiscal Deficit Largest In Decades Chart 6"New Infrastructure" Investment Moved Into The Fast Lane The local government special purpose bond (SPB) budget is set at 3.75 trillion, 1.6 trillion above last year. We expect 80% of the 2020 SPB to be invested in infrastructure projects. With the additional 700 billion yuan of central government budgetary investment fund, infrastructure investment will be increased by 2.5 trillion compared with 2019, a 10% growth (Chart 6). A reason why the market reacted negatively to the announced stimulus is that the headline figure for central government special treasury bonds (STB) is below market expectations. However, STBs are special transfers from the central government to localities to replenish fiscal reserve funds, which have little stimulative impact on business activity. The fact that the figure is below market expectations does not have the same kind of market relevance as government expenditure or local government SPB. Real Estate: More Dovish Chinese policymakers have always maintained an enigmatic attitude towards the housing sector. Although no housing stimulus was announced this year, the tone on keeping housing demand in check has softened. Phrases have been added to this year’s GWR, allowing provincial and city officials to adjust their housing policies. Housing policy has become progressively less restrictive since mid-2019 and we anticipate some modest property stimulus going forward. Chart 7Construction Set To Pick Up As mentioned in our previous reports, the massive contraction in fiscal revenue growth this year will inevitably push up land auctions and housing construction activity (Chart 7). We continue to expect a strong recovery in housing demand, particularly in China’s top-tier cities. Lower mortgage rates, easier access to bank loans and the preference to hold hard assets to hedge inflation, all will drive up housing demand among higher-income Chinese households. High-frequency data show that since the beginning of May, the contraction in property sales in tier-1 and tier-2 cities have narrowed by 17 percentage points from April.  Investment Conclusions The NPC delivered a stimulus package that did not exceed market expectations, which means that investors will be re-focusing on China’s economic fundamentals in the near term.  We think that geopolitical tensions and weak corporate earnings will dominate the performance of equities in Q2.  On the geopolitical front, Beijing’s move to pass a new national security law on Hong Kong will likely be met with retaliatory actions from the US, adding fuel to the US-China tensions. The near-term response in the equity market will be negative if President Trump follows through with his retaliatory threats. Consequently, we recommend investors to hedge their RMB exposure in Chinese stocks by opening a long USD-CNH trade, with the expectation that further weakness in the RMB is likely in Q2. On China’s domestic economy, industrial profit growth will likely remain in contraction during most of Q2, before returning to modest positive growth in H2. As such, near-term investors’ risk appetite will experience periods of setbacks, and there will be better price entry points to go long on Chinese stocks in both relative and absolute terms. We remain positive on Chinese equities in the next 6 to 12 months. The speed of the economic recovery will likely accelerate in H2, and there is a distinct possibility that the stimulus will step up following a lackluster economic recovery in Q2. Some cyclical industries will significantly benefit from the ongoing stimulus and recover ahead of the broad market. We favor consumer discretionary stocks in both onshore and offshore equity markets.3 We also recommend that investors focus on large cap firms that draw their revenues from domestic demand-oriented industries.
