Highlights This week, we are reprising and updating "The Other Guys In The Oil Market" from our sister service Energy Sector Strategy (NRG), because it so well captures the state of oil production outside the U.S. shales, Middle East OPEC and Russia. "The Other Guys" account for ~ half of global supply. Next week, we'll publish a joint report with NRG analyzing today's OPEC meeting. The aptly named "Other Guys" account for ~ 42mm b/d of production, which they are struggling to maintain at current levels, let alone increase. These producers supply nearly half of global production, and have been stuck in a pattern of slow decline for years despite high oil prices. Beginning in 2019, we expect production declines to accelerate. This will put enormous pressure on the three primary growth regions, which markets likely will start pricing in toward the end of next year. Energy: Overweight. OPEC 2.0 is expected to extend its 1.8mm b/d of production cuts to the end of 1Q18 at its meeting in Vienna today. Going into the meeting, markets were being guided to expect even deeper cuts. Our long Dec/17 Brent $65/bbl calls vs. short $45/bbl puts, and our long Dec/17 vs. Dec/18 Brent positions are up 75.0% and 509.5% respectively, following their initiation on May 11, 2017. Base Metals: Neutral. Steel and iron-ore prices are getting a boost from China's anti-pollution campaign, which is expected to run through the end of this month. This was launched ahead of the anti-pollution campaign we expected after the Communist Party Congress in the fall. Iron ore delivered to Qingdao is up 3.1% since May 9, when Reuters reported the campaign began.1 Precious Metals: Neutral. Gold was well bid earlier in the week on the back of a weaker USD. Our long gold position is up 1.9%, while our long volatility trade, which we will unwind at tonight's close, is down 98.5%. Ags/Softs: Underweight. The weaker USD takes some pressure off wheat and beans over the short term, and might prompt a short-covering rally. We remain bearish, however, as the USD likely will bottom in the near future.2 Feature U.S. Onshore, Middle East OPEC (ME OPEC), and Russia combine to produce ~43 MMb/d of oil plus another ~11 MMb/d of other liquids (NGLs, biofuels, refinery gains, etc.). Combined, these producers increased crude production by 5 MMb/d plus another 1 MMb/d of other liquids production over the past three years (2014-2016), creating the oversupply that crashed prices. We expect these producers to add another 1.60 MMb/d of oil plus 1.14 MMb/d of other liquids by 2018 (over 2016 levels), dominated by nearly 2.0 MMb/d of oil and NGLs from the U.S. shales. Oil production from the other 100+ global oil producers also represents about ~42 MMb/d, but on balance has been slowly eroding since 2010, failing to grow even when oil prices were $100+/bbl. Despite some 2017 recovery from Libya, we expect total production to continue to fall in both 2017 and 2018. The few recently expanding producers among the Other Guys are running out of growth. Canada, Brazil, North Sea and GOM account for ~13 MMb/d of oil production in 2016, adding ~1.5 MMb/d over the past three years (2014-2016). North Sea production is projected to resume declines starting in 2017; GOM will reach it peak production sometime in 2017 or 2018, then start to ebb; large new Canadian oil sands projects will add ~310k b/d in 2017-2018, but scarce additions are scheduled beyond that; and Brazil's once-lofty growth plans have slowed to a crawl in 2016-2018. Global deepwater drilling activity and exploration spending have collapsed, lowering the reserve base, and undermining the stability of current production levels. Outside Of Just Three Regions, Oil Supply Picture Looks Worrisome Often overlooked in our discussions about world oil markets are the supply contributions of over 100 geographic regions. This collection of suppliers (which we will call the "Other Guys") is defined as all producing regions in the world other than: 1) U.S. Onshore (shales, specifically), 2) OPEC's six Middle East members, and 3) Russia. The Other Guys deliver nearly half of global production, try to maximize production every day (even OPEC nations among the Other Guys have not had production constrained by quotas), and still have endured consistent, albeit modest, production declines over the past six years. Chart 1Outside Of A Very Few Regions,##BR##Oil Production Has Struggled Outside Of A Very Few Regions, Oil Production Has Struggled Outside Of A Very Few Regions, Oil Production Has Struggled At the end of 1Q17, oilfield-services leader Schlumberger voiced sharp concerns regarding stability of supplies from these ignored producers, warning that aggregate capital expenditures within these regions will sustain an unprecedented third straight year of decline in 2017, with total spending only about half of 2014 levels. Chart 1 shows the divergent production histories of the three growing regions versus the rest of the world. Chart 1 also shows production of the Other Guys excluding the especially dramatic declines/volatility of Libyan production. Even though these producers benefitted from the same incentives and profitability from high oil prices as the three growing regions, as a group, they have been unable to expand production. As oil prices have plunged, drilling activity in these nations has also plummeted, raising concerns that production declines could start accelerating in the near future. Chart 2 shows that oil-directed drilling activity among the international components of the Other Guys (Chart 2 excludes GOM and highly-seasonal Alaska and Canada) has crashed by ~40%, from an average of over 800 rigs during the five-year period of 2010-2014 to under 500 rigs for the past year. Offshore drilling has collapsed even a little more sharply for these producers than overall oil-directed drilling, falling ~43% from an average of over 280 rigs to only 160 today (Chart 3, excludes GOM). Considering the multi-year lag between drilling activity and the start of oil production, and the large well size and quick declines associated with offshore wells, the oil production impacts of this drilling collapse that started two years ago have not really been felt yet. When these regions get past the wave of new production from 2015-2017 project additions (projects started during 2011-2014), they will face a dearth of new projects maturing in 2018-2022 due to this collapse in drilling, with new production likely to be inadequate to offset the declines of legacy production. Brazil, the North Sea, West Africa, and GOM together account for about 12 MMb/d of oil production (Chart 5). These four offshore regions have benefitted from intense investment from 2010-2015 as shown by the surging rig counts during that period in Chart 4. This investment/drilling drove 1.1 MMb/d of oil production growth in Brazil, the GOM, and the North Sea from 2013 to 2016, without which total production from the Other Guys would have declined by 1.4 MMb/d rather than just 0.3 MMb/d. Despite strong investment, production in West Africa merely held flat outside of Nigeria during 2013-2016 while falling by 0.4 MMb/d within Nigeria (mostly in 2016 due to pipeline disruptions from saboteurs). Chart 5Offshore Production Will Stop Expanding, Then Decline The Other Guys In The Oil Market, Redux The Other Guys In The Oil Market, Redux Brazil offshore drilling activity over the past year is less than half of levels during 2010-2013. As a result, production growth will moderate significantly over the next few years, expanding far less (250k b/d in 2018 vs. 2016, based on our balances data) than the rapid 470,000 b/d step-up in production during 2013-2014. While Brazil still has a rich endowment of pre-salt reserves, marshalling capital and the International Oil Companies' (IOCs) focus to resurrect development activity will take years. We expect no growth during 2019-2020. The North Sea has seen production cut in half from the time of peak production in 1999 until 2013. Production declines were briefly halted and re-expanded by ~300,000 b/d during 2014-2016 due to a concerted drilling effort and brownfield maintenance program incentivized and financed by $100/bbl oil prices. Drilling has since declined 35% from average 2010-2014 levels, and production is expected to resume its downward trend in 2017-2018. Overall oil-directed offshore drilling in the GOM has been cut by over 50% from 2013-2014 levels. Based on our field-by-field analysis published in January, we estimate GOM oil production will hit a peak in a year and a half or less and then will succumb to declines due to lack of new drilling. West Africa has suffered production declines for the past several years due to both geologic challenges as well as more recent (2016-2017) political/sabotage related disruptions in Nigeria. With offshore drilling activity plummeting 70%-80%, we expect production declines will accelerate and it will take years of increased drilling to yield new production that can stem the declines. The collapse in Nigerian drilling, from 10 rigs in 2010-2013 to only 2-3 rigs over the past year, likely means that Nigerian production is incapable of returning to 2015 levels even if its recent sabotage issues are resolved. In aggregate, as shown in Chart 5, we expect production from these four offshore regions to stagnate during 2017-2018 (North Sea and West Africa decline while Brazil and GOM expand) before declining by ~0.5 MMb/d in each 2019-2020 due to the dramatic curtailment of investment during 2015-2017. SLB Talks Its Book, But Makes A Strong Point At an industry conference at the end of March, Schlumberger (again) railed against the inadequacy of the cash flow-negative U.S. shale industry to single-handedly supply enough production growth to satisfy continuing global demand growth, especially once the Other Guys start seeing more pronounced negative production effects from the sharply reduced investments over 2015-2017. "The 2017 E&P spend for this part of the global production base...is expected to be down 50% compared to 2014. At no other time in the past 50 years has our industry experienced cuts of this magnitude and this duration." - Paal Kibsgaard, CEO of SLB. SLB highlighted an analysis of depletion rates constructed with data from Energy Aspects. (The March 27 presentation can be found at www.slb.com). Annual depletion rates (annual production/proved developed reserves) in the GOM had spiked to over 20% in 2016 from a long-term level of only ~10% during 2000-2013. Similarly, depletion rates in the U.K. and Norwegian sectors of the North Sea also surged from ~10% to ~15% over the past three years. In both the GOM and the North Sea, oil production had recently been expanded, but proved developed reserves declined. Due to such low drilling investments during 2015-2016, producers have replaced only about half of the oil reserves that they've produced in the GOM and North Sea over the past three years (2014-2016). Eventually, this lack of investment in cultivating tomorrow's resources will catch up to the industry, and production will decline. Investors must take SLB's commentary with a grain of salt, as they could be construed as sour grapes. The immense pull of new capital spending to the U.S. shales has substantially benefitted SLB's primary competitors more than it has benefitted SLB (SLB is much more focused on international and offshore projects). Still, investors are too complacent about the stability of non-U.S. production. SLB's analysis and warnings of accelerating production declines should not be ignored. Bottom Line: Outside of the three regions of sharply growing production (U.S. onshore, ME OPEC and Russia) that investors are focused on, the other half of global production has been stagnant to declining despite high oil prices and high levels of drilling during 2010-2015. Now that drilling and capex in these regions has declined by 40%-50%, production declines should accelerate in coming years. Offshore production, especially, has not seen enough drilling to replace reserves, and is poised to decline within the next 2-3 years. The accelerating declines of the "Other Guys" will allow more room for growth from U.S. shales, ME OPEC and Russia. Highlights Brazilian President Michel Temer has been accused of crimes much worse than what got his predecessor impeached; Further instability is likely, with low probability that Temer's impeachment would restart reforms; Only a technocratic government, or brand new election, could produce a market-friendly outcome. Odds are that Brazil's public debt load will continue to escalate, and that in two years or so the debt-to-GDP ratio will spiral out of control. Without structural reforms and higher commodities prices, Brazilian financial markets are looking into the abyss. Stay put on Brazilian financial markets. Feature Investors cheered the impeachment of Brazil's President Dilma Rousseff, bidding up Brazilian assets for over a year despite the challenging macroeconomic context. BCA's Emerging Markets Strategy and Geopolitical Strategy services have repeatedly cautioned investors not to buy the hype. Brazil was already "priced for political perfection" on May 12, 2016 when Rousseff was removed from office to face trial by the senate over fiscal accounting irregularities.1 And yet, the political context has been far from perfect. As we wrote last May: "It is highly unlikely that the political dysfunction within Brazil's political class will end with a Temer administration, at least not anytime soon." The latest corruption revelations have directly implicated acting president Michel Temer of the Brazilian Democratic Movement Party (PMDB) as well as Senator Aecio Neves, the leader of centrist and investor-friendly Brazilian Social Democratic Party (PSDB) and a key Temer ally in Congress. The market has placed a massive bullish bet in the abilities of the tentative Temer-Neves (PMDB-PSDB) entente cordiale to push through largely unpopular fiscal reforms through Congress. These reforms, none of which have passed yet (!), are now likely to stall until either an early election is called (best case scenario) or until the current government's mandate expires in October 2018. We have expected Brazil's political rally to dissipate. As we argued in 2016, without a new election, the interim government has no mandate for painful structural reforms. We are sticking to this view today. What Is Going On In Brazil? According to revelations in the Brazilian press, President Temer was caught in an audio recording asking the chairman of JBS Group - the world's largest meatpacker - to continue making payments to the former President of the Chamber of Deputies Eduardo Cunha, who was jailed for corruption in 2016. Cunha, a former Temer ally and member of PMDB, was indicted in the large scale "Operation Car Wash" corruption scandal involving the state-owned oil company Petrobras. The payments by JBS were allegedly meant to ensure that Cunha did not spill the beans on his co-conspirators. Cunha had previously disclosed that he possessed compromising information about several senior politicians linked to the Petrobras scandal. JBS Chairman Joesley Batista, himself under investigation, recorded a conversation with Temer on March 7 as part of his plea bargain negotiations with law enforcement officials. According to press reports, Temer asked Batista to continue payments to ensure Cunha's silence. As part of the same investigation, Senator Aecio Neves - the darling of the Brazilian investment community who narrowly lost the presidential election to Rousseff in 2014 - was filmed soliciting two million reals ($638,000) from Batista. This is not his first brush with the law, Neves was also under corruption investigation when he was the governor of the state of Minas Gerais. Neves's apartment has since been raided by the police as the corruption probe against Brazilian politicians reaches a fever pitch. How serious are the charges against the Temer and his ruling coalition? They are deadly serious. As an aside, we have been puzzled that investors have never posed the following question: how was it possible that the entire political and especially congressional system is so corrupt but Temer - the long-serving head of the largest party in the congress and one of the most shrewd politicians in Brazil - has not been involved in this corruption scheme. President Dilma Rousseff, former leader of the left-wing Workers Party (PT) and successor to President Inácio "Lula" da Silva, was impeached and removed from power for a lot less. There was never any actual evidence that Rousseff was personally involved in Operation Car Wash, at least at the time of her impeachment. In fact, the strongest legal case against Rousseff was that she failed to uphold the so-called Fiscal Responsibility Law. Essentially, Rousseff was impeached and removed from power because she stimulated the economy for political gain. A charge that practically every president in Brazil's history has been guilty of (if not every leader in the world!). Temer and Neves are accused of much greater crimes. If the reporting of the Brazilian press is accurate, Neves personally profited and continues to profit from Operation Car Wash. And Temer is then directly involved, to this day, in obstruction of justice and witness intimidation. These are not crimes by association or mere technicalities resulting from politically charged fiscal profligacy. Rather, they are serious crimes that could end with lengthy jail terms, let alone removal from power. Rousseff claimed that her removal from power was a coup d'état. She was correct to characterize it as such. Unlike in the U.S., where a president removed from power is replaced with the vice president from the same party, in Brazil vice presidents are often appointed from a coalition partner. As such, Vice President Temer replaced Rousseff and proceeded to alter Brazilian policy in a dramatic fashion. He abandoned the PMDB legislative alliance with left-wing PT, turned to the centrist PSDB for votes in Congress and proceeded to enact orthodox, conservative, supply-side reforms. While these are absolutely the reforms that Brazil needs, we never accepted the view that they are reforms that Brazilians want. In fact, Rousseff won the 2014 election against Neves, with Temer as her running mate, by campaigning on a populist platform against precisely these types of supply-side reforms. Bottom Line: We hate to tell our clients "we told you so," but Temer's 180-degree turn in policy was never going to work. Not without an election that bolsters his political mandate to enact painful structural reforms. We also cautioned our clients that corruption in Brazilian Congress was endemic and severe and would therefore not magically disappear with Rousseff's removal from power. As such, "impeachment was no panacea,"2 especially not when many members of Congress voting against Dilma were under investigation for corruption themselves! The high level of corruption is not because of a moral failing particular to Brazilian mentality. Rather, corruption is a feature of Brazil's fractured and regionalized politics that depend on side-payments and pork barreling to grease the wheels of legislative process. Rousseff's crimes appear paltry when compared to the (yet unproven) allegations against Temer and Neves. J-Curve Of Structural Reforms Amidst the 2016 political crisis, we argued that the only positive outcome for Brazilian politics and markets in the long-term would be a new election (Figure I-1).3 Why? Because we understood how painful fiscal reforms would have to be to deal with Brazil's disastrous fiscal position (Chart I-1). Without a new election, the interim Temer administration would not have the political capital to enact painful reforms. However, the rally based on political hopes was always unsustainable. First, investors have misunderstood the nature of political corruption in Brazilian politics and just how intrinsic the problem has been. In retrospect, Rousseff may have been the least corrupt major politician in Brazil! Second, investors have ignored the message of our J-Curve of structural reforms (Diagram I-1). Diagram I-1Structural Reforms Are Painful: ##br##Stylized Representation Brazil: Politics Giveth And Politics Taketh Away Brazil: Politics Giveth And Politics Taketh Away Reform is always and everywhere painful, otherwise it would be the form. Every government pursuing reforms has to get through the "danger zone" on our J-curve of structural reform. As reforms are passed and enacted, they begin to "bite." This is when the protests against reforms mount and the government loses its political capital. If the policymakers in charge of the reform effort are already starting with low political capital - as the Temer and his congressional coalition most certainly did in August 2016 - than the "danger zone" is essentially insurmountable. We have disagreed with the market as it has confused Rousseff's removal from power with widespread support for reforms that amount to economic austerity. As we often repeated in client meetings, "a vote for impeachment is not a vote for austerity." With general election only roughly one year away in October 2018, we doubted that the Temer administration would have the political capital to push through such reforms. After all, every government wants to be reelected and pursuing painful reforms ahead of the elections is not feasible election winning strategy. What has the Temer coalition managed to do thus far? It must have done a lot, given the positive market performance over the past 12 months? False. The market has rallied despite remarkably shoddy evidence of actual reforms. As we predicted in our analyses throughout 2016, the post-Rousseff Brazilian policymakers have been dogged by lack of political capital. Out of five major reform efforts, only two have passed - oil-auction legislation (Production Sharing Agreement Bill) and a fiscal-spending cap. We do not wish to claim that the latter is insignificant but as we discuss below they are insufficient to stabilize Brazil's public debt load. The main three reform efforts that would have significant long-term effect on Brazil's fiscal sustainability - social security reform, labor reform, and tax reform - have stalled and are now likely to fail (Table I-1). Table I-1President Temer's Proposed Structural Reforms & Their Status Brazil: Politics Giveth And Politics Taketh Away Brazil: Politics Giveth And Politics Taketh Away Brazilian Senator Ricardo Ferraço, of the centrist PSDB, in charge of drafting the labor reform report for the Senate, has already canceled the work on the proposal. Ferraço issued a statement that said, "the institutional crisis we are facing is devastating and we need to prioritize finding a solution. Everything else is secondary now." This is a major blow against labor reforms, which already passed the lower house in April. We suspect that it will largely be impossible to restart and, more importantly, pass the reforms without an election that gives a new government a political mandate. Alternatively, a technocratic government led by technocrats without political ambitions, could try to enact reforms until the next election. Without a new election or a technocratic government, members of centrist PSDB and center-left PMDB will start to distance themselves from the allegedly corrupt Temer administration. It makes no political sense for Congressmen like Ferraço to sacrifice their own political capital on the cross of austerity just a year from the start of the electoral campaign in the summer of 2018. Bottom Line: The results made clear by Figure I-1 are not surprising and were eminently forecastable. However, the market ignored the structural realities of Brazilian politics, as well as the theoretical foundation of successful structural reforms, and charged ahead regardless. Without fiscal reforms outlined in Table I-1, however, Brazil will likely end up in a debt trap very soon. A Perilous Fiscal Situation Brazil's fiscal position and public debt remain on an unsustainable trajectory. In fact, there has been limited fiscal improvement compared to what financial markets have priced in. In particular: The constitutional amendment by Brazilian President Michel Temer's government that introduced a cap on government spending was a dilution of the Fiscal Responsibility Law adopted in 2000 which stipulated that the government had to run primary fiscal surpluses. Capping government expenditure growth to the inflation rate de facto represents a relaxation of structural fiscal policy. Under the new fiscal rules, the government is targeting not the primary fiscal deficit (and, by extension, public debt), but only government expenditures. This implies that in a case where government revenues fall short of projections, the government is not obliged to rein in spending. On the whole, Temer's government has relaxed rather than tightened structural fiscal rules. While this makes sense because the economy is in a depression and needs fiscal relief, it has been bad news for government creditors. As a final point, the former President Dilma Rousseff was impeached for violating this exact same law that the current government has now relaxed. The fiscal balance has stabilized around 9% of GDP in the past year, but this has been due to one-off temporary measures. With nominal GDP growth at around 5%, the bulk of the 16% rise in collected income taxes from a year ago came from one-off measures such as the repayment of funds by the Brazilian Development Bank (BNDES) to the government, taxes on foreign asset repatriation and other temporary actions (Chart I-2). In short, Temer's government has resorted to one-off measures to improve the country's fiscal position. Unless the economy and tax collection recover strongly in the next 12 months, Brazil's fiscal position will worsen substantially, and public debt servicing will become unsustainable. Furthermore, the federal government's transfers to states have surged as the latter are facing their own fiscal crises due to revenue shortfalls. Local governments are reluctant to curb spending amid the ongoing depression, and will continue to pressure the federal government for more transfers. This will worsen public debt dynamics. Importantly, the social security deficit, presently at 2.4% of GDP, will continue to escalate without meaningful reforms (Chart I-3). According to IMF estimates,4 the social security deficit will reach 14% of GDP by 2021 if no reforms are implemented. This is assuming robust economic recovery this year and solid growth in the years ahead. Given social security reforms are unlikely to occur and economic growth will continue to underwhelm amid heightened political uncertainty, odds are that the impact of the social security deficit on the public debt dynamics will be worse than the IMF projections suggest. Moreover, the gap between local currency interest rates and nominal GDP growth remains extremely wide (Chart I-4). To offset this, the government has to run primary surpluses. The primary deficit is currently 2.3% of GDP. Finally, our public debt simulation suggests that unless economic growth recovers strongly, Brazil's public debt-to-GDP ratio will rise above 90% of GDP by the end of 2019 - in both our baseline and most pessimistic scenarios. Notably, our baseline scenario assumes nominal GDP growth of 5.5% in 2017, and 7% in both 2018 and 2019 (Table I-2). These are not bearish assumptions, but and could prove optimistic given the escalating political crisis. This debt simulation assumes that interest rates will stay above 10%, but it also assumes no bailout for public banks and state-owned companies, or a rise in transfers to state governments. The Economy, Corporate Profits And Markets There has been no recovery in either the economy or corporate profits (excluding commodities companies). Brazilian share prices have rallied massively in the past 17 months, yet profits in companies leveraged to the domestic business cycle have continued to shrink. Specifically, EPS for consumer staples companies and banks have dropped a lot in local currency terms, despite the equity market rally (Chart I-5). It is normal that share prices lead profits by six to 12 months, but the current rally in Brazil is already 16 months old. In short, the discrepancy between share prices and EPS is unprecedented and unsustainable. Ongoing profit weakness is consistent with a lack of recovery in domestic demand, which is corroborated by the macro data: retail sales volumes, manufacturing production and capital goods imports have not grown at all; their pace of contraction has simply moderated (Chart I-6). If and when the currency appreciates, interest rates will decline and share prices will rally and the economy will eventually revive - and vice versa. In turn, the exchange rate is driven not by the interest rate differential versus the U.S., as shown in Chart I-7, but by commodities prices, with which it strongly correlates (Chart I-8). This, along with renewed political turmoil, warrants a bearish stance on the Brazilian currency. While the central bank has large foreign currency reserves and could sell U.S. dollars to support the real, this cannot preclude a selloff in the nation's financial markets. Selling foreign currency by a central bank entails withdrawing local currency from the banking system, tighter local liquidity and higher interest rates. Hence, a central bank can defend the exchange rate from depreciation if it tolerates higher interbank rates. Higher interest rates will, however, be devastating for Brazil. If the central bank of Brazil, having used its international reserves to defend the currency, decides to inject local currency liquidity into the system to bring down local rates, the outcome will be currency depreciation. In a nutshell, a central bank cannot control both the exchange rate and local interest rates if the nation has an open capital account structure. Remarkably, Chart I-9 contends that in Brazil, the exchange rate correlates with central bank lending to commercial banks. If the central bank lends to commercial banks, the currency depreciates, and vice versa. Facing the choice between currency depreciation and higher local rates, the Brazilian central bank will choose the former because of its perilous public debt situation as well as the imperative of a revival in credit growth. Hence, the Brazilian central bank is unlikely to defend the currency on a sustainable basis. If the currency depreciates, local bonds, sovereign and corporate U.S. dollar credit and share prices will sell off too. Bottom Line: Without structural reforms and higher commodities prices, Brazilian financial markets are looking into the abyss. Investment Recommendations Politics has fueled the rally in Brazilian assets since early 2016, and now politics taketh away. With the political tailwinds reversing, investors will have nothing left to base their decisions on but the terrible macroeconomic picture. We maintain our bearish stance on Brazilian financial markets: We continue to short the BRL versus both the U.S. dollar and the Mexican peso. Highlights Venezuela's economic implosion accelerated with the oil price crash. The petrodollar collapse is suffocating consumption as well as oilfield investment, creating a "death spiral" of falling production. The military has already begun assuming more powers as Maduro becomes increasingly vulnerable, and will likely take over before long. OPEC's cuts may help Maduro delay, but not avoid, deposition. Civil unrest/revolution could cause a disruption in oil production, profoundly impacting oil markets. Feature The wheels on the bus go round and round, Round and round, Round and round ... The story of Venezuela's decline under the revolutionary socialist government of deceased dictator Hugo Chavez is well known. The country went from being one of the richest South American states to one of the poorest and from being reliant on oil exports to being entirely dependent on them (Chart 1). The straw that broke the back of Chavismo was the end of the global commodity bull market in 2014 (Chart 2). Widespread shortages of essential goods, mass protests, opposition political victories, and a slide into overt military dictatorship have ensued.1 Chart 1Venezuela Suffers Under Chavismo Venezuela Suffers Under Chavismo Venezuela Suffers Under Chavismo Chart 2Commodity Bull Market Ended Commodity Bull Market Ended Commodity Bull Market Ended The acute social unrest at the end of 2016 and beginning of 2017 raises the question of whether Venezuela will cause global oil-supply disruptions that boost prices this year.2 One of the reasons we have been bullish oil prices is the fact that the world has little spare production capacity (Chart 3). This means that political turmoil in Venezuela, Libya, Nigeria, or other oil-producing countries could take enough supply out of the market to accelerate the global rebalancing process and drawdown of inventories, pushing up prices. Image Image The longer oil prices stay below the budget break-even levels of the politically unstable petro-states (mostly $80/bbl and above), the more likely some of them will be to fail. Venezuela, with a break-even of $350/bbl, has long been one of our prime candidates (Chart 4).3 Venezuela is on the verge of total regime collapse and a massive oil production shutdown. This is not a low-probability outcome. However, the fact that the military is already taking control of the situation, combined with our belief that OPEC and Russia will continue cutting oil production to shore up prices, suggest that the regime may be able to limp along. Therefore a continuation of the gradual decline in oil output is more likely than a sharp cutoff this year. Investors should stay short Venezuelan 10-year sovereign bonds and be aware of the upside risks to global oil prices. A Brief History Of PDVSA State-owned oil company PDVSA is the lifeblood of Venezuela. It once was a well-run company that allowed foreign investment with a reasonable government take, but now it is shut off from direct foreign investment. In 1996-1997, prior to Chavez being elected in late 1998, Venezuela was a rampant cheater on its OPEC quota, producing 3.1-3.3 MMB/d versus a quota of ~2.4 MMB/d in 1996 and ~2.8 in 1997. The oil-price crash that started in late 1997 and bottomed in early 1999 (remember the Economist's "Drowning In Oil" cover story on March 4, 1999 predicting $5 per barrel crude prices?) was a critical event propelling the rise of Chavez (Chart 5). One of the planks in Chavez's platform was that Venezuela had to stop cheating on OPEC quotas because that strategy had helped cause the oil-price decline and subsequent economic misery. Without the oil-price crash, Chavez would not have had such strong public support in the run-up to the 1998 elections, which he won. Chavez did in fact rein in Venezuela's production to 2.8 MMB/d in 1999, which had a positive impact on oil prices and reinforced OPEC. In 2002 and 2003, there were two labor strikes at PDVSA and a two-day coup that displaced Chavez. When Chavez returned to power, he fired 18,000 experienced workers at PDVSA and replaced them with political loyalists. Since then, the total number of employees at PDVSA has swelled from about 46,000 people in 2002, when PDVSA was producing 3.2 MMB/d, to about 140,000 people today, when it is producing slightly below 2 MMB/d. Average oil revenue per employee was over $500,000/person in 2002 at $20 oil, versus about $100,000/person today at $50 oil. Suffice it to say, PDVSA is stuffed to the gills with political patronage, and a strike or a revolution inside PDVSA against President Nicolas Maduro is unlikely. However, if opposition forces manage to seize control of government, the Chavistas in control of PDVSA may attempt to shut down operations to deprive them of oil revenues and blackmail them into a better deal going forward. Chart 5Oil Bust Catapulted Chavez Oil Bust Catapulted Chavez Oil Bust Catapulted Chavez Image Venezuela is estimated to have the world's largest proved oil reserves at about 300 billion barrels (Chart 6). In addition, there are 1.2-1.4 trillion barrels estimated to rest in heavy-oil deposits in the Orinoco Petroleum Belt (at the mouth of the Orinoco river) that is difficult to extract and has barely been touched. It is estimated that 300-500 billion barrels are technically recoverable. In the early 2000s, there were four international consortiums involved in developing these reserves: Petrozuata (COP-50%), Cerro Negro (XOM), Sincor (TOT, STO) and Hamaca (COP-40%). However, Chavez nationalized the Orinoco projects in 2007, paying the international oil companies (IOCs) a pittance. XOM and COP contested the taking and "sued" Venezuela at the World Bank. XOM sought $14.7 billion and won an arbitrated decision for a $1.6 billion settlement in 2014. Venezuela continues to litigate the case and the amount awarded to investors has apparently been reduced by a recent ruling. Over the past decade, as Venezuelan industry declined due to dramatic anti-free market laws, including aggressive fixed exchange rates absurdly out of keeping with black market rates, the government nationalized more and more private assets in order to get the wealth they needed to maintain profligate spending policies. The underlying point of these policies is to garner support from low-income Venezuelans, the Chavista political base. In addition to the Orinoco nationalization, the government appropriated equipment and drilling rigs from several oilfield service companies that had stopped working on account of not being properly paid. In 2009, Petrosucre (a subsidiary of PDVSA) appropriated the ENSCO 69 jackup rig, although the rig was returned in 2010. In 2010, the Venezuelan government seized 11 high-quality land rigs from Helmerich & Payne, resulting in nearly $200MM of losses for the company. These rigs were "easy" for Venezuela to appropriate because they did not require much private-sector expertise to operate. As payment failures continued, relationships with the country's remaining contractors continued to be strained. In 2013, Schlumberger (SLB), the largest energy service company in the world, threatened to stop working for PDVSA due to lack of payment in hard currency. PDVSA paid them in depreciating Venezuelan bolivares, but tightened controls over conversion into U.S. dollars. Some accounts receivables were partially converted into interest-bearing government notes. Promises for payment were made and broken. SLB has taken over $600MM of write-downs for the collapse of the bolivar (Haliburton, HAL, has taken ~$150MM in losses). With accounts receivable balances now stratospherically high at approximately $1.2 billion for SLB, $636 million for HAL (plus $200 million face amount in other notes), and $225 million for Weatherford International, the service companies have already taken write-offs on what they are owed and have refused to extend Venezuela additional credit. Unlike the "dumb iron" of drilling rigs, the service companies provide highly technical proprietary goods and services, from drill bits and fluids to measuring services. The lack of these proprietary technical services diminishes PDVSA's ability to drill new wells and properly maintain its legacy production infrastructure. Venezuela's production started falling in late 2015 - well before OPEC and Russia coordinated their January 2017 production cuts (Chart 7). Drought contributed to the problem in 2016 by causing electricity shortages and forced rationing of electricity (60-70% of Venezuela's electricity generation is hydro); water levels at key dams are still very low, but the condition has eased a bit in 2017. After watching crude oil production fall from 2.4 MMB/d in 2015 to 2.05 MMB/d in 2016, OPEC gave Venezuela a production quota of 1.97 MMB/d for the first half of 2017, which is about what they were expected to be capable of producing. In essence, Venezuela was exempt from production cuts, like other compromised OPEC producers Libya, Nigeria and Iran. So far, Venezuela has produced 1.99 MMB/d in the first quarter, according to EIA. Venezuela's falling production is not cartel behavior but indicative of broader economic and political instability. Venezuela is losing control of oil output, the pillar of regime stability. Bottom Line: The double-edged sword for energy companies is that if the regime utterly fails, the country's 2MM b/d of production may be disrupted. However, if government policy shifts - whether through the political opposition finally gaining de facto power or through the military imposing reforms - Venezuela could ramp up its production, perhaps by 1MMB/d within five years, and more after that if Orinoco is developed. How Long Can Maduro Last? Chavez's model worked like that of Louis XIV, who famously said, "après nous, le déluge." Chavez benefited from high oil prices throughout his reign and died in 2013 just before the country's descent into depression began (Chart 8). He won his last election in 2012 by a margin of 10.8%, while Maduro, his hand-picked successor, won a special election only half a year later by a 1.5% margin, which was contested for all kinds of fraud (Chart 9). Chart 8A Hyperflationary Depression A Hyperflationary Depression A Hyperflationary Depression Image Thus Maduro has suffered from "inept successor" syndrome from the beginning, compounding the fears of the ruling United Socialist Party of Venezuela (PSUV) that the succession would be rocky. Maduro lacked both the political capital and the originality to launch orthodox economic reforms to address the country's mounting inflation and weak productivity, but instead doubled down on Chavez's rapid expansion of money and credit to lift domestic consumption (Chart 10).4 Chart 10Excessive Monetary And Credit Expansion Excessive Monetary And Credit Expansion Excessive Monetary And Credit Expansion Chart 11Exports Recovered, Reserves Did Not Exports Recovered, Reserves Did Not Exports Recovered, Reserves Did Not The economic collapse was well under way even before commodities pulled the rug out from under the government.5 Remarkably, the recovery in export revenue since 2010 did not occasion a recovery in foreign exchange reserves - these two decoupled, as Venezuela chewed through its reserves to finance its growing domestic costs (Chart 11). This means Venezuela's ability to recover even in the most optimistic oil scenarios is limited. Another sign that the economic break is irreversible is the fact that, since 2013, private consumption has fallen faster than oil output - a reversal of the populist model that boosted consumption (Chart 12). In November 2014 Saudi Arabia launched its market-share war against Iran and U.S. shale producers, expanding production into a looming global supply overbalance. Brent crude prices collapsed to $29/bbl by early 2016 (Chart 13). This pushed Venezuela over the brink.6 First, hyperinflation: Currency in circulation - already expanding excessively - has exploded upward since 2014. The 100 bolivar note has exploded in usage while notes of lower denominations have dropped out of usage. Total deposits in the banking system are growing at a pace of over 200%, narrow money (M1) at 140%, and consumer price index at 150% (see Chart 10 above). Real interest rates have plunged into an abyss, with devastating results for the financial system. The real effective exchange rate illustrates the annihilation of the currency's value. Monetary authorities have repeatedly devalued the official exchange rate of the bolivar against the dollar (Chart 14). However, the currency remains overvalued, which creates a huge gap between the official rate and the black market rate, which currently stands at about 5,400 bolivares to the dollar. Regime allies have access to hard USD, for which they charge high rents, and the rest suffer. Chart 14Official Forex Devaluations Official Forex Devaluations Official Forex Devaluations Chart 15Domestic Demand Collapses Domestic Demand Collapses Domestic Demand Collapses Second, the real economy has gone from depression to worse: Exports peaked in October 2008, nearly recovered in March 2012, and plummeted thereafter. Imports have fallen faster as domestic demand contracted (Chart 15). Venezuela must import almost everything and the currency collapse means staples are either unavailable or exorbitantly expensive. Venezuelan exports to China reached 20% of total exports in 2012 but have declined to about 14% (Chart 16). This means that Venezuela has lost a precious $10 billion per year. The state has also been trading oil output for loans from China, resulting in an ever higher share of shrinking oil output devoted to paying back the loans, leaving less and less exported production to bring in hard currency needed to pay for production, imports, and debt servicing. Both private and government consumption are shrinking, according to official statistics (Chart 17). Again, the consumption slump removes a key regime support. It stood at 102% of GDP as of August 2014, and GDP has declined by 25%-plus since then. Total external debt, which becomes costlier to service as the currency depreciates, was about $139 billion, or 71% of GDP, in Q3 2015 (Chart 18). It has risen sharply ever since the fall in export revenues post-2011. The destruction of the currency by definition makes the foreign debt burden grow. Chart 18External Debt Soars... Chart 19...While Forex Reserves Dwindle ...While Forex Reserves Dwindle ...While Forex Reserves Dwindle The regime's hard currency reserves are rapidly drying up - they have fallen from nearly $30 billion in 2013 to just $10 billion today (Chart 19). Without hard cash, Venezuela will be unable to meet import costs and external debt payments. In Table 1, we assess the country's ability to make these payments at different oil-price and output levels. Assuming the YTD average Venezuelan crude price of $44/bbl, export revenue should hit about $32 billion this year, while imports should hover around $21 billion, leaving $11 billion for debt servicing costs of roughly $10 billion (combining the state's $8 billion with PDVSA's $2 billion). Thus if global oil prices hold up - as we think they will - the regime may be able to squeak by another year. Image In short, the regime could have about $11 billion in revenues left at the end of the year if the Venezuela oil basket hovers around $44/bbl and production remains at about 2 MMB/d. That is a "minimum cash" scenario for the regime this year, though it by no means guarantees regime survival amid the widespread economic distress of the population. Chart 20Foreign Asset Sales Will Continue Foreign Asset Sales Will Continue Foreign Asset Sales Will Continue If production drops to 1.25 MMb/d or lower as a result of the economic crisis - or if Venezuelan oil prices settle at $28/bbl or below - the regime will be unable to meet its import costs and debt payments. It will have to sell off more of its international assets as rapidly as it can (Chart 20), restrict imports further, and eventually default. Moreover, the calculation becomes much more negative for Venezuela if we assume, conservatively, $10 billion in capital outflows, which is far from unreasonable. Outflows could easily wipe out any small remainder of foreign reserves. So far, the government has chosen to deprive the populace of imports rather than default on external debt, wagering that the military and other state security forces can suppress domestic opposition for longer than the regime can survive under an international financial embargo. This strategy is fueling mass protests, riots, and clashes with the National Guard and Bolivarian colectivos (militias). An extension of the OPEC-Russia production cuts in late May, which we expect, will bring much-needed relief for Venezuela's budget. Thus, there is a clear path for regime survival through 2017 on a purely fiscal basis, though it is a highly precarious one - the reality is that the state is bound to default sooner or later. Moreover, the socio-political crisis has already spiraled far enough that a modest boost to oil prices this year will probably be too little, too late to save Maduro and the PSUV in its current form. As we discuss below, the question is only whether the military takes greater control to perpetuate the current regime, or the opposition is gradually allowed to take power and renovate the constitutional order. Bottom Line: Even if oil production holds up, and oil prices average above $44/bbl as we expect, the country's leaders will have to take extreme measures to avoid default. Domestic shortages and military-enforced rationing will compound. As economic contraction persists, social unrest will intensify. Will The Military Throw A Coup? Explosive popular discontent this year shows no sign of abating. It is a continuation of the mass protests and sporadic violence since the economic crisis fully erupted in 2014. However, as recession deepens - and food, fuel, and medicine shortages become even more widespread - unrest will spread to a broader geographic and demographic base. Protests since September 2016 have drawn numbers in the upper hundreds of thousands, possibly over a million on two occasions. Security forces have increasingly cracked down on civilians, raising the death toll and provoking a nasty feedback loop with protesters. Reports suggest that the poorest people - the Chavista base - are increasingly joining the protests, which is a new trend and bodes ill for the ruling party's survival. Already the public has turned against the United Socialist Party, as evinced by the December 2015 legislative election results and a range of public opinion polls, which show Maduro's support in the low-20% range. In the 2015 vote, the opposition defeated the Chavistas for the first time since 1998. The Democratic Unity Roundtable won a majority of the popular vote and a supermajority of the seats in the National Assembly. Since then, however, Maduro has used party-controlled civilian institutions like the Supreme Court and National Electoral Council - backed by the military and state security - to prevent the opposition's exercise of its newfound legislative power. Key signposts to watch will be whether Maduro is pressured into restoring the electoral calendar. The opposition has so far been denied local elections (supposedly rescheduled for later this year) and a popular referendum on recalling Maduro. So it has little reason to expect that the government will hold the October 2018 elections on time. The government is likely to keep delaying these votes because it knows it will lose them. In the meantime, the opposition has few choices other than protests and street tactics to try to pressure the government into allowing elections after all. Further, oil prices are low, so the regime is vulnerable, which means that the opposition has every incentive to step up the pressure now. If it waits, higher prices could give Maduro a new infusion of revenues and the ability to prolong his time in power. The question at this point is: will the military defect from the government? The military is the historical arbiter of power in the country. Maduro - who unlike Chavez does not hail from a military background - has only managed to make it this far by granting his top brass more power. Crucially, in July 2016, Maduro handed army chief Vladimir Padrino Lopez control over the country's critical transportation and distribution networks, including for food supplies. He has also carved out large tracts of land for a vast new mining venture, supposed to focus on gold, which the military will oversee and profit from.7 What this means is that the government and military are becoming more, not less, integrated at the moment. The army has a vested interest in the current regime. It is also internally coherent, as recent political science research shows, in the sense that the upper-most and lower-most ranks are devoted to Chavismo.8 Economic sanctions and human rights allegations from the U.S. and international community reinforce this point, making it so that officials have no future outside of the regime and therefore fight harder for the regime to survive.9 Still, there are fractures within the military that could get worse over time. Divisions within the ranks: An analysis of the Arab Spring shows that militaries that defected from the government (Egypt, Tunisia), or split up and made war on each other (Syria, Libya, Yemen), exhibited certain key divisions within their ranks.10 Looking at these variables, Venezuela's military lacks critical ethno-sectarian divisions, but does suffer from important differences between the military branches, between the army and the other state security forces, and between the ideological and socio-economic factions that are entirely devoted to Chavismo versus the rest. Thus, for example, it is possible that Bolivarian militias committing atrocities against unarmed civilians could eventually force the military to change its position to preserve its reputation.11 Popular opinion: Massive protests have approached 1 million people by some counts (of a population of 31 million) and have combined a range of elements within the society - not only young men or violent rebels/anarchists. Also, public opinion surveys suggest that supporters of Maduro have a more favorable view of the army, and opponents have a less favorable view.12 This implies that Maduro's extreme lack of popular support is a liability that will weigh on the military over time. Military funds shrinking: Because of the economic crisis, Maduro has been forced to slash military spending by a roughly estimated 56% over the past year (Chart 21). The military may eventually decide it needs to fix the economy in order to fix its budget. Image Autonomous military leader: That General Lopez has considerable autonomy is another variable that increases the risk of military defection or fracture. As the country slides out of control Lopez will likely intervene more often. He already did so recently when the Chavista-aligned Supreme Court tried to usurp the National Assembly's legislative function. The attorney general, Luisa Ortega Diaz, broke with party norms by criticizing the court's ruling. Maduro was forced to order the court to reverse it, at least nominally restoring the National Assembly's authority. Lopez supposedly had encouraged Maduro to backtrack in this way, contrary to the advice of two notable Chavistas, Diosdado Cabello and Vice President Tareck El Aissami. Ultimately, military rule for extended periods is common in Venezuelan history. Chavez always deeply integrated the party and military leadership, so the regime could persist through greater military assertion within it, or the military could take over and initiate topical political changes. Finally, if Lopez is ready to stage a coup, he may still wait for oil prices to recover. It makes more sense to let the already discredited ruling party suffer the public consequences of the recession than to seize power when the country is in shambles. Previous coup attempts have occurred not only when oil prices were bottoming but also when they bounded back after bottoming (Chart 22). It would appear that the Venezuelan military is as good at forecasting oil prices as any Wall Street analyst! For oil markets, the military's strong grip over the country suggests that even if Maduro and the PSUV collapse, the party loyalists at PDVSA may not have the option of going on strike. The military will still need the petro dollars to stay in power, and it will have the guns to insist that production keeps up, as long as economic destitution does not force operations to a halt. Bottom Line: There is a high probability that the military will expand its overt control over the country. As long as the leaders avoid fundamental economic reforms, the result of any full-out military coup against Maduro may just mean more of the same, which would be politically and economically unsustainable. Chart 22Coups Can Come After Oil Price Recovers Coups Can Come After Oil Price Recovers Coups Can Come After Oil Price Recovers Chart 23Stay Short Venezuelan Sovereign Bonds Stay Short Venezuelan Sovereign Bonds Stay Short Venezuelan Sovereign Bonds Investment Implications Any rebound in oil prices as a result of an extension of OPEC's and Russia's production cuts at the OPEC meeting on May 25 will be "too little, too late" in terms of saving Maduro and the PSUV. They may be able to play for time, but their legitimacy has been destroyed - they will only survive as long as the military sustains them. To a great extent, the ruling party has already handed the keys over to the military, and military rule can persist for some time. Hence oil production is more likely to continue its slow decline than experience a sudden shutdown, at least this year. This is because it is likely that military control will tighten, not diminish, when Maduro falls. Incidentally, the military is also more capable than the current weak civilian government of forcing through wrenching policy adjustments that are necessary to begin the process of normalizing economic policy - such as floating the currency and cutting public spending. But any such process would bring even more economic pain and unrest in the short term, and it has not begun yet. Even if the ruling party avoids defaulting on government debts this year - which is possible given our budget calculations - it is on the path to default before long. We remain short Venezuelan 10-year sovereign bonds versus emerging market peers. This trade is down 330 basis points since initiation in June 2015, but Venezuelan bonds have rolled over and the outlook is dim (Chart 23). Within the oil markets, our base case is that global oil producers have benefitted and will benefit from the marginally higher prices derived from Venezuela's slow production deterioration. Should a more sudden and severe production collapse occur, the upward price response would be much more acute. A sustained outage of Venezuelan production would send oil prices quickly towards $80-$100/bbl as a necessary price signal to curb demand growth, creating a meaningful recessionary force around the globe. Oil producers, specifically U.S. shale producers that can react quickly to these price signals, would stand to benefit temporarily from the higher prices, but would again suffer from falling oil prices in the inevitable post-crisis denouement. Highlights There are a number of market signals and indicators that are denoting opening cracks in the reflation trade in general and EM risk assets in particular. EM/China narrow money (M1) growth points to relapse in their growth and profits in the second half this year. In this vein, we recommend reinstating a short EM stocks / long 30-year U.S. Treasurys trade. The South African rand has considerable downside and local bond yields will rise further. Stay short ZAR versus the U.S. dollar and MXN. Downgrade this bourse from neutral to underweight. Stay long MXN on crosses versus ZAR and BRL. Continue overweighting Mexican local currency bonds and sovereign credit within their respective EM universes. Feature Chart I-1EM Narrow Money Growth ##br##Signals Trouble Ahead EM Narrow Money Growth Signals Trouble Ahead EM Narrow Money Growth Signals Trouble Ahead Emerging market (EM) assets have been the beneficiary of large inflows this year and have delivered solid gains in the first quarter, causing our defensive strategy to miss the mark. In retrospect, it was a mistake not to chase the market higher last year. At the current juncture, however, with investor sentiment on risk assets very bullish, valuations rather expensive or at least not cheap1 and investor expectations for global growth elevated, the question is whether being contrarian or chasing momentum is the best strategy. Weighing the pros and cons, our view is that investors who now adopt a contrarian stance will be rewarded greatly in the next six to nine months. In this vein, we recommend reinstating a short EM stocks / long 30-year U.S. Treasurys trade. Review Of Market Indicators Following is a review of some specific EM market indicators: EM narrow money (M1) impulse - change in M1 growth - points to a potential major top in EM share prices (Chart I-1, top panel). In fact, M1 growth leads EM EPS growth by nine months and heralds a reversal in the months ahead (Chart I-1, bottom panel). We use equity market cap-weighted M1 growth to ensure that the country weights in the M1 aggregate are identical to those in the EM equity benchmark. The M1 impulse has rolled over decisively, not only in China as shown in Chart I-9 on page 6 but also in Taiwan, heralding a major top in the latter's stock market (Chart I-2). The Taiwanese bourse is heavy in technology stocks that have been on fire in the past year. We continue to hold the view that tech stocks will do better than commodity plays or banks. In short, we continue to recommend overweighting tech stocks within the EM universe. However, if tech stocks roll over as per Chart I-2, the EM equity universe will be at major risk. Global mining stocks have lately been struggling while EM share prices have been well bid (Chart I-3). Historically, these two correlate strongly. In this context, the latest rift between the two is unsustainable. Our bet is that EM stocks will converge to the downside with global mining stocks. However, technology stocks are much overbought and could be at risk of a selloff too, as per Chart I-2 on page 2. On a more general level, we expect that if commodities prices relapse EM risk assets will sell off as well. Consistently, commodities currencies seem to be topping out, which also raises a red flag for EM stocks (Chart I-4). Various commodities prices trading in China are also exhibiting weakness, likely signaling a reversal in the mainland's growth revival (Chart I-5). Finally, all of these factors are occurring at a time when investor sentiment toward U.S. stocks is elevated relative to their sentiment on U.S. Treasurys, and the U.S. equity-to-bonds relative risk index is also at a level that has historically heralded stocks underperforming Treasurys (Chart I-6). It is important to note that this is the view of BCA's Emerging Markets Strategy team, which differs from BCA's house view. EM/China Growth Outlook Global and EM manufacturing PMIs are elevated and they will roll over in the months ahead. Yet, a top in economic and business surveys at high levels does not always warrant turning bearish. Our negative stance on EM/China growth stems from our fundamental assessment that these economies have not yet gone through deleveraging, i.e., credit excesses of the boom years have not been worked out. This is the reason why we believe the EM/China growth rebound of the last 12 months is unsustainable and sets the stage for another major downleg. There are preliminary indications that the one-off boost from last year's fiscal and credit push in China is waning. In particular, the number and value of newly started capital spending projects have relapsed dramatically (Chart I-7). This is consistent with our view that the 2016 fiscal push that boosted Chinese growth is passing. Meanwhile, private sector investment expenditures remain weak (Chart I-7, bottom panel). A renewed slump in capital spending will have negative ramifications for mainland imports of commodities. With the monetary authorities tightening liquidity and interest rates rising (Chart I-8), odds are that credit and money growth will decelerate, thwarting the recent amelioration in economic growth. Notably, China's narrow money (M1) impulse - the change in M1 growth rate - reliably leads industrial profits. It is now indicating a relapse in industrial profit growth in the months ahead (Chart I-9). There are also some early clues that global trade volumes may soon weaken, as evidenced by the recent drop in China's container shipment freight index (Chart I-10, top panel). Finally, Taiwan's M1 impulse leads the country's export volume growth, and currently alludes to potential deceleration in export shipments (Chart I-11). We are not suggesting that U.S. or euro area growth is at major risk. On the contrary, our sense is that the main risk to EM and global stocks from the U.S. and the euro area is higher bond yields in these regions in the near term. Importantly, the recent strength in EM trade has largely been due to Chinese imports, not the U.S. or Europe, as evidenced in Chart I-12. Korea's shipments to U.S. and Europe are rather weak, while sales to China have been very robust. In a nutshell, 27% of Korean exports go to China, while only 13% go to the U.S. and 12% to the EU. In turn, China's capital spending amounts to 40-45% of GDP. Hence, investment expenditures are much more important for China than exports to the U.S. and Europe combined. In the meantime, the largest export destination for Asian and South American countries is China rather than the U.S. or Europe. Therefore, as China's growth slumps, its imports from Asian/EM as well as commodities prices will decline. Bottom Line: Risks to EM/China growth are to the downside, regardless of growth conditions in the advanced economies. Reinstate Short EM Stocks / Long 30-Year Treasurys Trade We took a 24% profits on this trade on July 13, 2016 and now believe the risk-reward is conducive to re-establish this position. Back in July2 we argued that EM stocks might be supported in the near term while DM bond yields would rise, justifying booking profits on this trade. Looking forward, the basis for reinstating this trade is as follows: Fundamentally, both market indicators as well as the rising odds of a relapse in EM/China growth per our discussion above support this trade. The relative total return on this position is facing a formidable technical support, and we believe it will hold (Chart I-13). The difference between the EM equity dividend yield and the 30-year Treasury yield is one standard deviation from its time-trend (Chart I-14). At similar levels in the past, this indicator heralded significant EM share price underperformance versus U.S. bonds. From a contrarian perspective, this invites a bet on stocks underperforming bonds in the months ahead. This trade will pan out regardless of whether a potential selloff in EM share prices is accompanied by rising or falling U.S. bond yields. Even if U.S. bond yields rise (bond prices decline), EM stocks will likely drop more than U.S. Treasury prices. Our base case remains that there is likely more upside in U.S. bond yields in the near term, but this trade is poised to deliver solid gains so long as EM share prices drop. That said, we believe that U.S. bond yields will likely be at current levels or lower by the end of this year when EM/China growth slowdown unleash new deflationary forces in the global economy. Bottom Line: Reinstate a short EM stocks / long 30-year Treasurys trade with a six-nine month time horizon. South Africa: Back To Reality Political risks have not risen in South Africa with the dismissal of Finance Minister Pravin Gordhan. They had never declined in the first place. The markets have, however, ignored them in the past 12 months. Investors have failed to recognize the fundamental problem underpinning the disarray in the ruling African National Congress (ANC): growing public discontent with persistently high unemployment and income inequality. Despite a growing body of evidence that political stability has been declining for a decade, strong foreign portfolio flows have papered over the reality on the ground and allowed domestic markets to continue "whistling in the dark." Investors even cheered the poor performance of the ANC in municipal elections in August 2016, despite the fact that by far the biggest winners of the election were the left-wing Economic Freedom Fighters (EFF), not the centrist Democratic Alliance. This confirms BCA's Geopolitical Strategy's forecast that the main risk to President Jacob Zuma's rule is from his left flank, led by the upstart EFF of Julius Malema, and by the Youth and Women's Leagues of his own ANC.3 As such, it was absolutely nonsensical to expect Zuma to pivot towards pro-market reforms. Unsurprisingly, he has not. But could the Gordhan firing set the stage for an internal ANC dust-up that gives birth to a pro-reform, centrist party? This is the hopeful narrative in the press today. We doubt it. First, if the ANC splits along left-right lines, it is not clear that the reformers would end up in the majority. Therefore, the hope of the investment community that Deputy President Cyril Ramaphosa takes charge and enacts painful reforms is grossly misplaced. Second, Zuma may no longer be popular, but his populist policies are. While both the Communist Party (a partner of the Tripartite Alliance with the ANC) and the EFF now officially oppose his rule, they do not support pro-market reforms. Third, ethnic tensions are rising, particularly between the Zulu and other groups. These boiled over in social unrest last summer in Pretoria when the ruling ANC nominated a Zulu as the candidate for mayor of the Tshwane municipality (which includes the capital city). As such, we see the market's reaction as a belated acceptance of the reality in South Africa, which is that the country's consensus on market reforms is weakening, not strengthening. It is not clear to us that a change at the top of the ANC, or even a vote of non-confidence in Zuma, would significantly change the country's trajectory. In addition, the political tensions are growing at a time when budget revenue growth is dwindling and the fiscal deficit is widening (Chart II-1). To placate investor anxiety over the long-term fiscal outlook, the government should ideally cut its spending. However, it is impossible to do so when there are escalating backlashes from populist parties and from within the ruling Tripartite Alliance. Odds are that the current and future governments will resort to more populist and unorthodox policies. That will jeopardize the public debt outlook and erode the currency's value. Needless to say, the nation's fundamentals are extremely poor -- outright decline in productivity being one of the major causes (Chart II-2). We continue to recommend shorting the ZAR versus both the U.S. dollar and Mexican peso. Traders, who are not short, should consider initiating these trades at current levels. Investors who hold local bonds should reduce their exposure. Dedicated EM equity investors should downgrade this bourse from neutral to underweight (Chart II-4). Mexico: Stay Long MXN On Crosses And Overweight Fixed-Income Mexico's central bank could still hike interest rates by another 50 basis points or so because inflation is above the target and the recent raise in minimum wage could keep inflation/wage expectations elevated (Chart III-1). Even if further rate hikes do not materialize, the cumulative monetary tightening will depress domestic demand but support the peso, especially versus other EM currencies. We continue recommending long positions in MXN versus ZAR and BRL. Higher borrowing costs will squeeze consumer and investment spending in Mexico. Notably, household expenditures have so far remained very robust. We suspect consumers have brought forward their future demand due to expectations of higher consumer prices. In short, consumer spending will tank as there is very little pent-up demand remaining and higher borrowing costs will start biting very soon (Chart III-2). In the meantime, Brazil's current account deficit will widen as the economy recovers. Chart III-3 illustrates that the relative current account dynamics are turning in favor of the peso versus the real. The economic recovery that will eventually happen in Brazil this year will come too late and be too weak to stabilize the nation's public debt. We remain concerned about Brazil's public debt dynamics. In contrast, we are not concerned about Mexico's fiscal situation. Mexican policymakers have been very orthodox and we do not expect that to change much. In regard to valuation, the peso is cheap versus the U.S. dollar and is extremely cheap against the BRL and ZAR (Chart III-4). We believe such a positioning swing is overdone and our bet is that Mexico will be getting more investor flows this year compared with Brazil. Investment Conclusions Chart III-5Mexican local Bonds Offer Value Mexican local Bonds Offer Value Mexican local Bonds Offer Value Maintain long positions in MXN versus BRL and ZAR. The outlook for the latter is discussed in a section above. We are reluctant to initiate a long MXN/short U.S. dollar trade because we are negative on the outlook for EM exchange rates. It is not impossible but it will be hard for the peso to appreciate against the U.S. dollar if most EM currencies depreciate and oil prices drop, as we expect. Fixed-income investors should continue overweighting Mexican local currency and sovereign credit within their respective EM benchmarks. Mexico's fixed-income assets offer good value (Chart III-5). Relative value traders should consider the following trade: sell Mexican CDS / buy Indonesia CDS protection. Finally, dedicated EM equity portfolios should maintain a neutral allocation to Mexican stocks. The currency will outperform but share prices in local currency terms will underperform their EM peers. The Mexican bourse is tilted toward consumer stocks that are expensive and at risk of a major downturn in household spending as discussed above. Highlights The locomotive of the U.S. economy, the consumer, remains supported by powerful tailwinds. The Fed will be able to tighten monetary policy relative to other central banks by a higher degree than the market appreciates. The dollar will rise further. Use this dip to buy more dollars. Being tactically long the yen is a hedge against growth disappointments. Set a stop-sell for AUD/NZD. Feature In June of last year, we wrote a piece titled "What Could Go Right?" arguing key changes in the global economy may have justified a more pro-risk stance for investors.1 The core of the argument was that markets were pricing in a lot of negatives, as the annual return of the global stock-to-bond ratio was deeply negative and could only fall further if a recession were to emerge. Moreover, as commodity prices were improving, we foresaw a waning of deflationary forces that had engulfed the world. This easing deflation would cause real rates to fall and economic activity in EM to rebound. Today, the annual return of the global stock-to-bond ratio is now the mirror image of last June (Chart I-1). Thus, for the stock-to-bond ratio to move higher, we need to explore where growth may come from. Moreover, we need to consider whether this growth is likely to help the dollar or help other currencies. The U.S. Is In Charge The U.S. economy continues to show the most promise. It is true that some signs do point to a weak Q1. Much noise has been made about the decline in commercial and industrial loans. We are more sanguine. To begin with, the Conference Board includes C&I loans in its list of lagging indicators, not leading ones. Additionally, C&I loans lag banks' lending standards, and, in fact, the weakness in this subsection of credit aggregates is the natural consequence of the 2015-2016 tightening in lending standards. Their recent easing points toward a rebound in C&I loans, as do core durable goods new orders (Chart I-2). What is more concerning is the slowdown in credit to households (Chart I-3). The U.S. economy is driven by household dynamics and the Conference Board does include consumer credit in its list of leading indicators. Moreover, the amount of MBS and ABS on primary dealers' balance sheets remains in a downtrend. This is worrisome because it suggests that the slowing accumulation of consumer debt on banks' balance sheet is genuine, and not a reflection of securitization (Chart I-4). Mainly, the drivers of household income and spending are still healthy. First, U.S. financial conditions remain easy, a phenomenon that tends to boost GDP growth in the following quarters, suggesting that national income will remain strong. Second, the outlook for employment in the U.S. remains robust. As Chart I-5 illustrates, the employment components of the ISM and the Philly Fed surveys both point to a pick-up in job creation. This further supports the notion that nominal household income will strengthen Third, our real disposable income indicator, based on various components of the NFIB survey, is showing that households should enjoy strong income growth in the coming months (Chart I-6). Moreover, despite the failure of the AHCA, Marko Papic, the head of BCA's Geopolitical Strategy service argues that it will be much easier for the GOP to implement tax cuts, especially geared toward the middle class, than it was to repudiate the much-maligned Obamacare.2 This could further help household disposable income. Chart I-5Job Growth Will Rebound Job Growth Will Rebound Job Growth Will Rebound Chart I-6Household Income: Highway Star Household Income: Highway Star Household Income: Highway Star Fourth, household liquid assets represent 270% of disposable income, the highest level in decades. Moreover, household debt-servicing costs are still near multi-generational lows, suggesting that households are in the best financial shape they have been in decades. And fifth, household confidence has surged to its highest levels since 2000, reflecting both the large increase in net worth created by surging asset values as well as the very low level of unemployment in the U.S. (Chart I-7). Thus, the decline in the savings rate from 6.2% in 2015 to 5.5% at present could deepen further, adding more impetus to transform income gains into consumption gains. At the worst, this development suggests that the household savings rate will not rise much. These factors all imply that household consumption will remain robust and may in fact accelerate in the coming quarters. Consequently, that capex too has upside. We have highlighted how capex intentions have risen substantially, and this has historically been a powerful leading indicator of capex itself.3 However, the financial press is replete with commentators reminding us that the positive global economic surprises have mostly been a reflection of "soft data" and that "hard data" has not followed through. Not only do we philosophically disagree with this statement - historically soft data does indeed lead hard data - but as Chart I-8 illustrates, core capital goods orders have risen quite sharply, mimicking the developments in retail sales. A combination of strong retail sales and strong orders tend to portend to a rise in capex. Chart I-7Happy Shiny People Happy Shiny People Happy Shiny People Chart I-8Capex Will Rebound Capex Will Rebound Capex Will Rebound These developments raise the likelihood that U.S. growth will power the global economy and that the Fed will be in a good position to make good on its intent to increase interest rates two more times this year. In fact, there is even a growing probability that the Fed will add another tool to its tightening arsenal: letting MBS run off, resulting in a contraction of its balance sheet. The combined tightening of two more hikes and a shrinking balance sheet will be much greater than any tightening emanating from an ECB taper. As we argued last week: Europe's inflation and wage backdrop remains icy cold, limiting how far the ECB can tighten monetary policy.4 While an environment of globally rising rates is normally negative for the yen, with the BoJ displaying and even easier bias than in the past, any increase in rates in the U.S. is likely to supercharge weaknesses in the yen, as the BoJ will put a lead on JGB yields and force them to remain subdued.5 As a result of these views, we remain very committed dollar bulls on a 12-18 months basis and recommend using the current dip in the dollar as a buying opportunity, especially on a trade-weighted basis. Bottom Line: While consumer loan growth has slowed - which could result in a poor Q1 U.S. growth number - the outlook for U.S. household income and consumption remains promising. This will also feed through to higher investment growth, clearing the Fed's path toward higher rates. This dip in the dollar should be used as an occasion to buy the greenback. But Why Still Long The Yen Tactically? This position has two purposes. First, we have been worried about dynamics in China that could cause a correction in EM markets.6 More recently, the decline in Chinese house-price appreciation has deepened, representing an ominous sign for the iron ore market (Chart I-9). Poor metal prices tend to represent a negative terms of trade shock and therefore an economic handicap for many large EM nations. Moreover, back in June, the improvement in Taiwanese IP was one of the factors that prompted us to highlight a potential improvement in the global economy. So was the uptrend in our boom/bust indicator. Today, not only is the boom/bust indicator losing steam, but Taiwanese IP has sharply rolled over (Chart I-10). While this is not a reason to worry about our bullish view on the U.S. economy, this could suggest that the global manufacturing upswing has seen its heyday, a development that is likely to weigh more heavily on EM economies than on the U.S. Any EM stress is likely to boost the yen's appeal, temporarily countering the BoJ's aggressive stance. As the top panel of Chart I-11 illustrates, increases in 2-year Treasury yields have tended to lead to decreases in U.S. inflation expectations. While we would argue that the U.S. economy is on a stronger footing to withstand higher rates than at any point since 2010, a policy mistake is not out of the scope of probabilities. If rising rates is indeed a policy mistake, a large risk-off event would be a very likely outcome, one that boosts the yen. Finally, as the middle and bottom panels of Chart I-11 shows, a fall in U.S. inflation expectations would also extract its toll on EM and cyclical plays, further reinforcing any disappointment out of China, and further adding shine to the yen. Our original target on USD/JPY was 110, we are moving it to 108. At this point, we will become sellers of the yen, unless we see signs that the global economy is entering a more dangerous path than originally anticipated. Additionally, investors looking to express a bearish view on EM may want to go short MXN/JPY (Chart I-12). The peso has massively rallied and is now at a crucial technical spot against the JPY. Moreover, while being short USD/JPY may be a dangerous move - after all, we are playing what amounts in our view to a countertrend bounce in the yen - if EM are at risk, these risks could be exacerbated by the tightening in financial conditions created by a higher dollar. Mexico, with its high external debt, representing nearly 70% of GDP, is particularly exposed to this problem. Also, MXN, with its high liquidity for an EM currency, is often a vehicle for investors to play EM weaknesses. Thus, shorting MXN/JPY could be a great hedge for investors with long EM exposures. Chart I-12A Gauge And A Play A Gauge And A Play A Gauge And A Play Bottom Line: Being tactically long the yen in a portfolio offers two advantages. First, it is a direct play on any disappointment of investors in the EM space, and, second, it is also a hedge against the risks to our strong U.S. growth view. AUD/NZD: Not A Bargain It is often argued that AUD/NZD is a bargain as it trade 6% below its purchasing power parity rate. This may be a valid reason to buy this cross, but only for investors with extremely long investment horizons, as PPP deviations can take seven years to correct. In fact, following the recent rebound in AUD/NZD, we would be inclined to short this pair once again. On the international front, AUD/USD seems to be driven by the dynamic in Chinese nominal GDP growth. We doubt Chinese nominal GDP growth will accelerate much beyond Q1. As Chart I-13 illustrates, AUD/USD seems to have moved ahead of Chinese GDP, putting this currency at risk. We also can also interpret AUD/NZD as a vehicle to play the growth rebalancing in China. The AUD (iron ore, other metals, and coal) is a bet on industrial and investment growth while the NZD (dairy, meat, and wool) is a wager on the Chinese households. As China moves away from an investment-led growth model toward a more consumption-led growth model, AUD/NZD should underperform. A simple fair value model for this cross designed to capture these dynamics as well as the USD dynamics indicates that AUD/NZD is 8% overvalued (Chart I-14). Chart I-13AUD Prices In Chinese Optimism AUD Prices In Chinese Optimism AUD Prices In Chinese Optimism Chart I-14AUD/NZD Is Expensive AUD/NZD Is Expensive AUD/NZD Is Expensive Moreover, still with an eye firmly planted on China, AUD/NZD has tended to perform poorly when Chinese monetary conditions tighten. The recent upward move in the Chinese 7-day repo rate could be a harbinger of bad things to come for this cross. Relative domestic factors also temper any bullishness on AUD/NZD. Kiwi house prices are outperforming Aussie prices and New Zealand inflation is catching up to that of Australia's. Moreover, the RBA has been paying more attention to the poor state of the Australian labor market, while that of New Zealand remains very strong. These dynamics suggest that kiwi rates could rise relative to that of Australia (Chart I-15). More technically, investors are massively long the AUD relative to the NZD (Chart I-16). Not only is it a way to take advantage of the desire by Chinese authorities to rebalance growth away from the Chinese industrial sector, the Kiwi economy is outperforming that of Australia, and too much negativity has been priced in for the RBNZ relative to the RBA. Finally investors are overly long the AUD relative to the NZD. Set up a stop-sell of AUD/NZD at 1.1100, with a target of 1.000 and a stop at 1.1330. President Tusk's demeanor was also quite negative in his speech, focusing on minimizing "the costs for EU citizens, businesses and Member States". In other news, Portugal's Finance Minister Mario Centeno hinted at a possible upgrade to the growth forecast to around 2% from 1.5% as exports grew by 19% in January. As exports continue to be a key driver of growth for this country, this suggests a weaker euro is still needed to support growth in the periphery. Fitch Ratings reports that the tightening was done "ahead of probable regulatory tightening", as hinted frequently by the RBA. Rising wholesale funding costs due to tighter U.S. policy is also a motivating factor behind this. For the time being, the housing market risk will continue to be restricted through macroprudential policies rather than actual tightening by the central bank. Eventually risks related to record-high household debt will limit the capacity of the RBA to increase rates. On the brighter side, banks are well positioned with strong capital buffers and pre-impairment to profitability, with Fitch rating them 'Stable'. This means that risks may not lie with the banking sector, but that the consumer sector will be the key drag on growth. This gives us confidence that this cross might be in overbought territory and that the 5.5% rally in AUD/NZD over the last 2 months may be exhausting itself. Finally, as we have mentioned before, domestic factors still favor the NZD, as kiwi house prices are rising at a faster pace than Aussie ones, which should put pressure on rate differentials. Nevertheless, at the Bank of Canada's meeting in two weeks, Poloz is likely to continue displaying a dovish rhetoric, limiting the CAD's resilience. Similar to Australia, risks lie with the consumer sector, which is burdened by a huge debt load. This gives another reason for Poloz to stay off hikes for the time being and concentrate instead on promoting the implementation of macroprudential policies to regulate lending standards and mitigate housing market risks. Highlights Please note that today we are publishing an abbreviated Weekly Bulletin as tomorrow we will publish Great Debate: Does China Have Too Much Debt Or Too Much Savings? The latter report will elaborate on long-standing view differences on China within BCA. I will be debating my colleagues Peter Berezin and Yan Wang on the issues surrounding China's savings and debt as well as the growth outlook. Arthur Budaghyan Feature Singapore: MAS Will Cap Interest Rates Higher U.S. interest rates will temporarily place upward pressure on Singaporean local interest rates (Chart I-1). However, Singapore is not in position to tolerate higher borrowing costs due to lingering credit excesses and deflationary pressures that currently prevail in its economy. The Monetary Authority of Singapore (MAS) will therefore respond by injecting liquidity to keep interbank rates low. The MAS operates monetary policy by guiding the exchange rate - and by default - often allowing interest rates to fluctuate freely. Yet higher interest rates are not an optimal policy option at the moment. If and as U.S. interest rates and the U.S. dollar rise, the MAS will intervene to cap local rates even if it entails a weaker Singapore dollar. While there is a recovery going on in non-oil export volumes and narrow money (M1) (Chart I-2), many other cyclical indicators are still negative. Today, exports relative to GDP have fallen substantially to 115% of GDP (Chart I-3). On the other hand, total private non-financial sector debt levels have risen to 180% of GDP (Chart I-3). Therefore, the Singaporean economy has become much more leveraged to interest rates and somewhat less exposed to global trade. Improving exports will not be sufficient to offset the negative impact of rising borrowing costs. Moreover, our proxy for interest payments on domestic debt has also surged and now stands at close to 10% of GDP (Chart I-4). What is precarious is that the rise in interest payments relative to income has occurred in a period when rates are close to record-low levels. The MAS will not allow this to happen. Employment is stagnating, while employment in the construction and manufacturing sectors is contracting (Chart I-5). Weak employment has weighed on the consumer sector. Retail and department store sales are still shrinking (Chart I-6). Chart I-5Singapore: Employment Is Weak Singapore: Employment Is Weak Singapore: Employment Is Weak Chart I-6Retail Spending Is Contracting Retail Spending Is Contracting Retail Spending Is Contracting Importantly, the real estate sector, one of the major pillars of the Singapore economy, is depressed. Property prices across the board are deflating, while vacancy rates are rising (Chart I-7). Bank loan growth to property developers has also stalled (Chart I-7, bottom panel). Weak economic growth should be reflected on banks' balance sheets. Surprisingly, non-performing loans (NPLs) among Singapore's three largest banks still stands at a low 1.4%. If and as loan losses begin to rise, commercial banks will rush to increase provisioning for these losses, which will hurt their profits and keep credit growth subdued. Furthermore, Singaporean banks are also very exposed to Malaysia. Singapore's largest banks have extended loans to Malaysia of approximately 67 billion Singapore dollars - or 16% of GDP. Aggregate external loans stand at 137% of GDP (Chart I-8). Economic fundamentals are currently very weak and will continue to deteriorate in Malaysia. This warrants more assets write-offs among Singapore banks and less appetite to expand their balance sheet. Chart I-7Property Sector In Singapore Property Sector In Singapore Property Sector In Singapore Chart I-8Singaporean External Loans Are Enormous Singaporean External Loans Are Enormous Singaporean External Loans Are Enormous On the whole, if Singaporean interest rates begin to rise due to either depreciation of the Singapore dollar or higher U.S. interest rates, the central bank will intervene to bring local rates down. It would not be the first time the MAS has intervened to bring down interest rates. In 2015 when EM risks escalated, local interbank rates spiked. The MAS promptly injected liquidity in the banking system by buying back its outstanding MAS bills, and by also purchasing government securities, supplying liquidity to the banking system. This essentially placed a cap on interbank rates. Chart I-9Go Long Singapore Real ##br##Estate Stocks Vs. Hong Kong Go Long Singapore Real Estate Stocks Vs. Hong Kong Go Long Singapore Real Estate Stocks Vs. Hong Kong What is noteworthy is that the Singapore dollar weakened as a result of the intervention, although the MAS's official monetary policy stance was not stimulative - i.e. the monetary authorities did not target to weaken the trade-weighted SGD. In that instance, the MAS decided to focus on interest rates/funding market stability and ignore the exchange rate's response. This highlights that despite the MAS's official monetary policy framework of guiding the exchange rate, it will not allow interest rates to rise. Unlike Singapore, Hong Kong does not operate an independent monetary policy and as such will be forced to import higher U.S. rates. As a bet on higher interest rates in Hong Kong and the U.S. relative to Singapore, investors should consider going long Singaporean real estate stocks and shorting Hong Kong real estate stocks. Chart I-9 shows that Singaporean real estate stocks outperform Hong Kong's when the latter's interest rates/bond yields rise relative to Singapore and when Singapore's M1 growth accelerate relative to Hong Kong. As discussed above, the MAS has the capacity and will to inject liquidity to lower interest rates. Hong Kong, however, does not have this privilege due to the currency's peg to the greenback. Besides, Singapore's property correction is now much more advanced than Hong Kong's. In fact, Hong Kong property prices are still rising, i.e., the real estate market adjustment in Hong Kong has not yet started. While both city states are vulnerable to a potential slowdown in Chinese inflows, Hong Kong real estate prices will ultimately fall from a higher starting point. Bottom Line: A rising U.S. dollar and U.S. interest rates may exert upward pressure on Singaporean local interest rates. However, the Singaporean central bank will respond by injecting liquidity, which will cap rates relative to the U.S. and Hong Kong. This opens a tactical trade opportunity (for the next 3 months): Long Singapore real estate stocks / short Hong Kong real estate shares. Asian equity portfolio investors should have a neutral allocation to Singapore stocks within the EM/emerging Asian benchmarks. We remain structurally bullish on the nation's longer-term prospects. That said, there will still be more downside this year. Credit growth will continue to decelerate, despite the beginning of a rate cut cycle (Chart II-1). Interest rates are still high, both in nominal and real terms (Chart II-2). This along with poor consumer and business confidence (Chart II-3) will depress credit demand and spending. In the past few years, abundant liquidity provisioning by the central bank had allowed commercial banks to sustain robust credit growth. Hence, a withdrawal of banking system liquidity will cap loan origination. The current account deficit remains wide at $12.5 billion, or 5.2% of GDP. Financing such a wide deficit will prove challenging. Besides, BCA's Emerging Markets Strategy team believes oil prices are at risk of additional declines. Hence, we are bearish on the Colombian peso. Fiscal policy is set to tighten as the budget deficit has ballooned due to strong spending and shrinking revenues (Chart II-5). Recently introduced tax reforms represent a step forward with respect to the country's structural reforms agenda, as it will simplify the tax code and reduce corporate tax rates. The latest bounce in this series most likely reflects consumers front running the impending VAT hike. Furthermore, oil production is likely to decline further, and non-oil exports are still contracting. In terms of financial markets, we recommend the following: We are closing our bet on yield curve flattening - receive 10-year/pay 1-year swap rates. Initiated on September 16, 2015, this trade has produced a 190 basis-point gain (Chart II-7). At the moment, the risk-reward for this position is no longer attractive. Highlights Brazilian growth will recover modestly in 2017, but it will be insufficient to stabilize the public debt-to-GDP ratio. With interest rates still at double digits, public debt dynamics will become unsustainable as the ratio reaches or surpasses 85-90% of GDP over the next couple of years. The central bank has been financing the government by buying local currency bonds. Going forward, the path of least resistance, and most likely scenario, is direct or indirect public debt monetization by the central bank of Brazil. This will allow the nation to avoid fiscal stress/crisis but the price for it will be large exchange rate depreciation. In the end, investors will lose capital in Brazilian financial markets in U.S. dollar terms. Feature Brazil's financial markets have rallied sharply over the past 12 months, even as the economy has continued to disappoint. Growth has fallen short of even our downbeat expectations, yet the tremendous rally in its financial markets had sent our bearish strategy wide of the mark. In the past year, we have argued that even if the Brazilian economy recovers, it is likely headed towards a public debt trap because the recovery will be muted and the starting point of fiscal accounts/government debt is already quite poor. So, has Brazil achieved escape velocity - i.e., has growth gained enough momentum to thwart concerns about public debt sustainability? Escape Velocity Chart I-1Despite A Strengthening Global Economy, ##br##Brazilian Growth Is Relapsing Despite A Strengthening Global Economy, Brazilian Growth Is Relapsing Despite A Strengthening Global Economy, Brazilian Growth Is Relapsing It is tempting to conclude that the rally in Brazilian markets has been so powerful that the country has broken away from its five-year bear market, and hence that public debt sustainability is not an issue at all. In other words, financial markets seem confident that Brazil has achieved escape velocity. We do not think so. Notably, in recent months Brazil's economy has surprised to the downside, despite the ongoing improvement in global growth: Brazil's manufacturing PMI overall index has rolled over decisively, despite broad-based strength in the global business cycle (Chart I-1). More importantly, export prices in general, and iron ore and soybean prices in particular, have rallied a lot in the past year. Hence, the external sector has been a positive force for the economy, yet the latter has failed to revive. Having appreciated dramatically, the currency is no longer cheap. This is confirmed within Brazil's trade dynamics since export volumes are slipping relative to import volumes. As fiscal spending growth has until now been decent, the epicenter of the retrenchment has clearly been household consumption and business investment (Chart I-2 and Chart I-3). This, and ongoing job losses, are keeping a lid on consumer spending. Manufacturing production is still collapsing, and capacity utilization is at a 20-year low (Chart I-3, bottom panel). This is not a sign of a competitive exchange rate or vibrant manufacturing sector. Due to the economic contraction, Brazil's primary and overall fiscal deficits have reached 2.5% and 8.9% of GDP (Chart I-5), respectively, despite the authorities' attempts to secure considerable one-off revenues. Bottom Line: Not only has Brazil failed to achieve escape velocity, but also its growth dynamics have underwhelmed even the most pessimistic of forecasts. As a result, public debt dynamics have become unsustainable. Fiscal And Credit Impulses In 2017 Going forward the outlook for Brazil's economy will hinge on credit and fiscal impulses: If government spending rises by 6.3% in 2017, which is equivalent to the 2016 IPCA inflation rate as mandated by the fiscal spending cap (known as PEC 55), the federal fiscal spending impulse in 2017 will be 79 billion BRL, or 1.23% of GDP (calculated using our 2017 nominal GDP estimate) (Chart I-7, top panel). Odds are that taxes need to be hiked to achieve the 2017 budget targets. Unless growth recovers strongly, doubtful in our view, there are non-trivial odds of impending tax hikes. The latter will counteract the positive fiscal impulse from government expenditures. The credit impulse is calculated as an annual change in credit growth, or the second derivative of the outstanding stock of credit. If we assume private and public banks' credit growth will be 0% and -5%, respectively, in 2017 overall loan growth will contract by 2.5%, and the credit impulse will be 0.54% of GDP (Chart I-7, middle panel). Even though interest rates are declining, real (inflation-adjusted) rates remain high at 5.4%, and banks' balance sheets are impaired by mushrooming NPLs following the credit boom years. This will preclude a revival in loan growth in the banking system. Aggregating the fiscal spending and credit impulses together, there will be about a 2% boost to nominal GDP growth in 2017 (Chart I-7, bottom panel). However, as it is likely that taxes will rise, the overall combined effect on the economy will be less than that. Bottom Line: Odds are that the aggregate fiscal and credit impulse will be only mildly positive in 2017 - assuming no tax hikes. This portends only moderate nominal GDP growth in 2017. Government Debt Simulation Revisited The Brazilian economy will probably recover and our baseline view assumes real GDP growth will be modestly positive for 2017. However, the recovery will not be vigorous enough to halt the exponential rise in the public debt-to-GDP ratio. Table I-1 presents a scenario analysis for Brazil's public debt. We considered three scenarios: base case, optimistic and pessimistic. For each scenario, we have made assumptions for nominal GDP growth, nominal government revenue growth, nominal government expenditure growth (based on the fiscal spending cap), and on the average (or blended) interest rate on all local currency public debt. With double-digit interest rates, the 91% public debt load spirals out of control. In short, even in our base case scenario, which assumes a return to modest growth in 2017 and a decent recovery in economic activity in 2018 and 2019, Brazil is unlikely to avoid a debt trap. For the base case, we use the following assumptions For nominal GDP growth in 2017 we use the most recent Brazilian Central Bank Survey year-end forecast of real GDP growth of 0.5% plus our estimate of 5% inflation to arrive at 5.5%. In 2018, we assume real GDP growth of 2.5% plus 4.5% inflation to arrive at 7%. And in 2019 we also assume growth of 7%. For nominal government revenue growth, we use 5% in 2017 and 8% for both 2018 and 2019, as we assume government revenue reasonably tracks nominal GDP growth. A caveat: the actual 2016 federal government revenue growth number of 4.3% was heavily boosted by non-recurring revenues such as privatization revenue, repayment by the national development bank (BNDES) of 100 billion BRL, tax amnesty/repatriation programs, and so on. In brief, the government used all means at its disposal to boost its revenue via one-off items. As these are non-recurring and impossible to predict, we did not attempt to account for them. Yet, in future, these non-recurring sources of fiscal revenue will be harder to come by. To be consistent, we do not incorporate one-off expenditures, such as financial support for local governments, or recapitalization of public banks and state-owned companies. In a nutshell, we assume potential one-off public sector revenues will offset one-off expenditures. With the dire state of the economy, and likely need for bailouts and financial assistance from the federal government, this is a reasonable assumption. Besides, with most states and local governments near bankruptcy, staving off insolvency remains a much more urgent matter that will likely drain central government coffers in the near term. As to nominal government expenditures, since these are capped by the previous year's inflation rate due to the fiscal spending cap (or PEC 55), we use 6.3% growth in 2017 (i.e. 2016 IPCA inflation), and 5% in both 2018 and 2019, respectively. Investors, however, should keep in mind that the spending cap only applies to primary expenditures. Critically, it does not include interest on public debt, spending on education and health in 2017, and nonrecurring expenditures. If anything, federal government spending will likely exceed the 2017 cap as the government may spend more on healthcare and education to offset overall fiscal austerity. Table I-2Composition Of Brazilian Federal Debt Has Brazil Achieved Escape Velocity? Has Brazil Achieved Escape Velocity? For the average, or blended, interest rate on public debt, we used calculations by Dr. Jose Carlos Faria, Chief Brazil Economist at Deutsche Bank.1 We use Dr. Faria's assumptions for local currency average interest rate on public debt in 2017, 2018 and 2019, for our pessimistic scenario. The impact of lower policy interest rates (i.e. the central bank's SELIC rate) on the public debt service is a drawn out process because not all debt is rolled/re-priced over every year. Table I-2 illustrates the breakdown of Brazil's public debt by type. Therefore, the impact of declining interest rates on public debt dynamics will be slow. Bottom Line: With interest rates still in the double digits, Brazil's public debt dynamics will become unsustainable if the ratio reaches or surpasses 85-90% of GDP. The odds are substantial that this limit will be breached in the next few years. The best cure for debt sustainability is growth. So far, however, Brazil has failed to achieve growth strong enough to stabilize its public debt trajectory. A Word On Social Security Reform It is widely accepted that pension (social security) reform is desperately needed to help keep Brazil's public debt on a sustainable path. It does appear that reforms will be passed this year, as they have good momentum in Congress. That said, it will take many years for the positives of pension reforms to kick in and help the fiscal accounts, and in turn improve Brazil's public debt profile. According to the IMF,2 it will take roughly until 2020-2025 to see any decrease in social security expenses as a percentage of GDP, even if the reforms involve an increase in the retirement age, a benefits freeze, and a removal or change of the indexation of pensions to the minimum wage (and/or a change to the minimum wage formula). Bottom Line: The benefits of social security reform will only come into effect after 2020-30 or so, if passed in full. Therefore, they will not prevent Brazil's public debt-to-GDP ratio from surpassing the 85-90% mark in 2019. A Way Out: Debt Monetization? Chart I-9Brazil's Central Bank Has Been ##br##Expanding Its Local Currency Assets Brazil's Central Bank Has Been Expanding Its Local Currency Assets Brazil's Central Bank Has Been Expanding Its Local Currency Assets Being strangled by economic contraction, high debt/fiscal deficits, and a lack of political capital to embark on painful fiscal austerity, the path of least resistance for any country in general and Brazil in particular is debt monetization. That would lead to a considerable exchange rate depreciation. There are already hints that the central bank has been funding the government since 2014. In particular: The Brazilian central bank's domestic currency assets have expanded dramatically - by 640 BRL billion, or 10% of GDP - since January 2015 (Chart I-9). Most of this balance sheet expansion - 460 BRL billion or 7% GDP has been due to the rise in the central bank's holdings of federal government securities (Chart I-10). On the liability side of the central bank's balance sheet, a considerable rise has occurred in Banco Central do Brasil repos with commercial banks and deposits received from financial institutions. The amount of outstanding repos and these deposits has risen by 220 BRL billion since January 2015 (Chart I-11). Chart I-10The Central Bank Has Been ##br##Accumulating A Lot Of Public Debt... Then, Banco Central do Brasil simultaneously withdrew liquidity via repo agreements and deposits received from financial institutions. This has basically sterilized half of the central bank's government bond purchases, i.e. the operation withdrew half of the liquidity expansion that was first made. Without the central bank intervention to buy 460 BRL billion of government securities in the past two years, the 626 BRL billion and 557 BRL billion overall fiscal deficits in 2015 and 2016, respectively, would not have been financed and local bond yields would have risen. Chart I-12The BRL Is Expensive Again The BRL Is Expensive Again The BRL Is Expensive Again Looking ahead, as the fiscal accounts continue bleeding, public debt burden will rise to around 85% of GDP and the banking system - wounded by non-performing loans - will struggle to expand its balance sheet further. In turn, the central bank might be tempted to continue monetizing the government's debt without, however, sterilizing its operations. In such a scenario, the currency will depreciate meaningfully. Markedly, Brazil's real effective exchange rate has risen above its historical mean and is somewhat expensive (Chart I-12). Brazil needs lower interest rates, more abundant banking system liquidity and a cheaper currency to embark on a sustainable recovery. The latter is required to avoid the fiscal debt trap. The exchange rate depreciation is an important relieve valve. Given that only 4% of government debt is denominated in foreign currency, a deprecation of the Brazilian real is the least painful solution. Bottom Line: Going forward, the only way for Brazil to stabilize the public debt-to-GDP ratio is to boost nominal GDP growth. This can be achieved by reducing interest rates aggressively, injecting large amounts of liquidity into the wounded banking system and devaluing the currency. Unless financial markets in Brazil sell off, there is a non-trivial probability that the authorities will embark on outright or covered public debt monetization. This would allow the country to avoid fiscal stress/crisis. Yet, the price will be large exchange rate depreciation. Chart I-13Stay Underweight Brazil ##br##Versus The EM Equity Benchmark Stay Underweight Brazil Versus The EM Equity Benchmark Stay Underweight Brazil Versus The EM Equity Benchmark Investment Implications We have been wrong on Brazilian markets in the past 12 months, but we do not see a reason to alter our view. The currency will plunge due to the ongoing debt monetization, and foreigners will not make money in Brazilian financial markets in U.S. dollar terms. We reiterate our short positions in the BRL versus the U.S. dollar, ARS and MXN. Stay long CDS and underweight Brazilian credit within EM sovereign and corporate credit portfolios. Continue underweighting this bourse within an EM equity portfolio (Chart I-13). Interest rate cuts will continue, but with the BRL set to depreciate considerably versus the U.S. dollar in the next 12 months - as we expect - buying local bonds for the U.S. dollar based investors is not the best strategy. First, it may be useful to visualize the "America Second" world that President Trump is looking to leave in the rear-view mirror. Chart 1 shows the cost of hegemony. Since the Nixon shock in 1971, the U.S. has seen its trade balance deepen and its military commitments soar, in absolute terms. For President Donald Trump, the return on American investment has been low. Wasteful wars, crumbling infrastructure, decaying factories, stagnant wages, this is what the U.S. has to show for two decades of hegemony. On the other hand, the U.S. has enjoyed the exorbitant privilege of its hegemonic position. In at least one major sense, America's allies (and China) are already paying for American hegemony: through their investments in U.S. dollar assets. Chart 2 illustrates this so-called "exorbitant privilege." Despite a deeply negative net international investment position, the U.S. has a positive net investment income.1 Chart 2The "Exorbitant Privilege" The "What Can You Do For Me" World? The "What Can You Do For Me" World? Being the global hegemon effectively lowers U.S. borrowing costs and domestic interest rates, giving U.S. policymakers and consumers an "interest rate they do not deserve." That successive administrations decided to waste this privilege on redrawing the map of the Middle East and giving the wealthiest Americans massive tax cuts, instead of rebuilding Middle America, is hardly the fault of the rest of the world! Foreigners hold U.S. assets because of the size of the economy, the sustainability and deep liquidity of the market, and the perceived stability of its political system. More importantly, they hold U.S. assets because the U.S. acts as both a global defender and a consumer of last resort. If Washington were to raise barriers to its markets and become a doubtful provider of security, states may gradually see less of a payoff in holding U.S. assets and decide to diversify more rapidly. Investors can interpret Trump's "America First" agenda broadly as an effort to dramatically reduce the U.S. current account deficit. Certainly we see his statements on renegotiating NAFTA, facing off against China on trade, and encouraging U.S. exports with tax legislation as parts of a broad effort aimed at improving the U.S. trade balance. If the U.S. were to pursue these protectionist policies aggressively, the end result would be a massive shortage of U.S. dollars globally, a form of global financial tightening. The rest of the world is not blind to the dangers of an America focused on reducing its current account deficit. According to the reporting of Der Spiegel magazine, Chancellor Angela Merkel sent several delegations to meet with the Trump team starting in 2015! No doubt Berlin was nervous hearing candidate Trump's protectionist talk, given that Germany runs one of the largest trade surpluses with the U.S. (Chart 3). In the last such meeting, taking place after the election was decided, Trump's son-in-law and White House advisor, Jared Kushner, asked the Germans a point-blank question, "What can you do for us?"2 In the 1980s, the U.S. asked West Germany and Japan the same question. The result was the 1985 Plaza Accord that engineered the greenback's depreciation versus the deutschmark and the yen (Chart 4). Recent comments from Donald Trump suggest that he would like to follow a similar script, where dollar depreciation does the heavy lifting in adjusting the country's current account deficit.3 Chart 3Trump's Black List Trump's Black List Trump's Black List Chart 4The Impact Of The Plaza Accord The Impact Of The Plaza Accord The Impact Of The Plaza Accord The Trump administration may have dusted off the Reagan playbook from the 1980s, but the world is playing a different game in 2017. First, the Soviet Union no longer exists and certainly no longer has more than 70,000 tanks ready to burst through the "Fulda Gap" towards Frankfurt. President Trump will find China, Germany, and Japan less willing to help the U.S. close its current account deficit, particularly if Trump continues his rhetorical assault on everything from European unity to Japanese security to the One China policy. Second, China, not U.S. allies Germany and Japan, has the largest trade surplus with the U.S. It is very difficult to see Beijing agreeing to a coordinated currency appreciation of the RMB, particularly when it is being threatened with a showdown over Taiwan and the South China Sea. Third, even if China wanted to kowtow to the Trump administration, it is not clear that RMB appreciation can be engineered. The country's capital outflows have swelled to a record level of $205 billion (Chart 5) and the PBoC has continued to inject RMB into the banking system via outright lending to banks and open-market operations (Chart 6). Unlike Japan in 1985, China is at the peak of its leveraging cycle and thus unwilling to see its currency - and domestic interest rates - appreciate. At best, Beijing can continue to fight capital outflows and close its capital account. But even this creates a paradox, since the U.S. administration can accuse it of currency manipulation even if such manipulation is preventing, not enabling, currency depreciation!4 Chart 5China: Unrecorded Capital Outflows China: Unrecorded Capital Outflows China: Unrecorded Capital Outflows Chart 6PBoC Injects Massive Liquidity PBoC Injects Massive Liquidity PBoC Injects Massive Liquidity To conclude, the world is (re)entering a mercantilist era and sits at the Apex of Globalization.5 The new White House is almost singularly focused on bringing the U.S. current account deficit down. It intends to do this by means of three primary tools: Protectionism: The Republicans in the House of Representatives have proposed a "destination-based border adjustment tax," which would effectively subsidize exports and tax imports. (It would levy the corporate tax on the difference between domestic revenues and domestic costs, thus giving a rebate to exporters who make revenues abroad while incurring costs domestically.)6 While the proponents of the new tax system argue it is equivalent to the VAT systems in G7 economies, the change would nonetheless undermine America's role as "the global consumer of last resort." In our view, it would be the opening salvo of a global trade war. Dirigisme: President Trump has not shied away from directly intervening to keep corporate production inside the U.S. He has also insisted on a vague proposal to impose a 35% "border tax" on U.S. corporates that manufacture abroad for domestic consumption. (Details are scant: His Treasury Secretary Steven Mnuchin has denied an across-the-board tax of this nature, but has confirmed that one would apply to specific companies.) Structural Demands: Trump's approach suggests that he wishes to force structural changes on trade surplus economies in order to correct structural imbalances in the American economy - and in this process he is not adverse to lobbing strategic threats. While he holds out the possibility of charging China with currency manipulation, in fact he can draw from a whole sheet of American trade grievances not limited to the currency to demand major changes to their trade relationship. The fundamental problem for the global economy is that in order to reduce the U.S. current account deficit, the world must experience severe global tightening. Dollars held by U.S. multinationals abroad, which finance global credit markets, will come back to the U.S. and tighten liquidity abroad. And emerging market corporate borrowers who have overextended themselves borrowing in U.S. dollars will struggle to repay debts in appreciating dollars. These structural trends are set to exacerbate an already ongoing cyclical process. As BCA's Emerging Markets Strategy has recently pointed out, global demand for U.S. dollars is rising faster than the supply of U.S. dollars.7 Our EM team's first measure of U.S. dollar liquidity is "the sum of the U.S. monetary base and U.S. Treasury securities held in custody for official and international accounts." The second measure "is the sum of the U.S. monetary base and U.S. Treasury securities held by all foreign residents." As Chart 7 and Chart 8 illustrate, both calculations indicate that dollar liquidity is in a precipitous decline already. Meanwhile, foreign official holdings of U.S. Treasury securities is contracting, while the amount of U.S. Treasury securities held by all foreigners has stalled (Chart 9). Our EM team expects EM debtors with U.S. dollar liabilities to either repay U.S. dollar debt or hedge it. This will ultimately increase the demand for U.S. dollars in the months ahead. Near-term U.S. dollar appreciation will only reinforce and accelerate the mercantilist push in the White House and Congress. President Trump and the GOP in the House will find common ground on the border-adjustment tax, which Trump recently admitted he did not understand or look favorably upon. The passage of the law, or some such equivalent, has a much greater chance than investors expect. So does a U.S.-China trade war, as we argued last week.8 How should investors position themselves for the confluence of geopolitical, political, and financial factors we have described above? The world is facing both the cyclical liquidity crunch that BCA's Emerging Markets Team has elucidated and the potential for a secular tightening as the Trump administration focuses its efforts on closing the U.S. current account deficit. The S&P 500 has continued to power on since the election, buoyed by positive economic surprises, strong global earnings, and the hope of a pro-business shift in the White House. The equity market performance puts the Trump presidency in the upper range of post-election market outcomes (Chart 11). However, with 10-year Treasuries back above fair value, the VIX near 12, and EM equities near their pre-November high, the market is pricing none of the political and geopolitical risks of an impending trade war between the U.S. and China, nor is it pricing the general mercantilist shift in Washington D.C. (Chart 12). As a result, we recommend that clients put on a "mercantilist hedge," like deep out-of-the-money S&P 500 puts, or VIX calls. For instance, a long VIX 20/25 call spread for March expiry. Long DM / Short EM. Mercantilism and the U.S. dollar bull market are the worst combination possible for EM risk assets. We therefore reiterate our long-held strategic recommendation of being long developed markets / short emerging markets. Overweight Euro Area Equities. Investors should overweight euro area equities relative to the U.S. As we have discussed in the 2017 Strategic Outlook, political risks in Europe this year are a red herring.9 We will expand on the upcoming French elections in next week's report. Meanwhile, investors appear complacent about protectionism and what it may mean for the S&P 500, which sources 44% of its earnings abroad. European companies, on the other hand, could stand to profit from a China-U.S. trade war. As a tactical play on the U.S.-China trade war, we recommend clients go long MXN/RMB (Chart 13). The peso is now as cheap as it was in early 1995, at the heights of the Tequila Crisis, as per the BCA's Foreign Exchange Strategy model (Chart 14). While Mexico remains squarely in Trump's crosshairs on immigration and security, the damage to the currency appears to be done and has ironically made the country's exports more competitive. In addition, Trump's pick for Commerce Secretary, Wilbur Ross, has informed his NAFTA counterparts that "rules of origin" will be central to NAFTA re-negotiation. This can be interpreted as the U.S. using every tool at its disposal to impose punitive measures on China, including forcing NAFTA partners to close off the "rules of origin" loophole.10 But the reality is that the U.S. trade deficit with its NAFTA partners is far less daunting than that with China (Chart 15). Meanwhile, we remain negative on the RMB for fundamental reasons that we have stressed in our research. Small Is Beautiful. We continue to recommend that clients find protection from rising protectionism in small caps. Small caps are traditionally domestically geared irrespective of their domicile. Anastasios Avgeriou, Chief Strategist of BCA's Global Alpha Sector Strategy, also points out that small caps in the U.S. will benefit as the new administration follows through with promised corporate tax cuts, which will benefit small caps disproportionally to large caps given that the effective tax rate of multinationals is already low. Moreover, small companies will benefit most from any cuts in regulations, most of which have been written by multinationals in order to create barriers to entry (Chart 16). Of course, we could just be paranoid! After all, much of Trump's proposed policies - massive tax cuts, infrastructure spending, major rearmament, the border wall - would increase domestic spending and thus widen the current account deficit, not shrink it. And all the protectionism and de-globalization could just be posturing by the Trump administration, both to get a better deal from China and Europe and to give voters in the Midwest some political red meat. And we worry that much of Trump's promises that would widen U.S. deficits are being watered down or pushed to the background. Yes, we have held a high conviction view that infrastructure spending would come through, but now it appears that it will be complemented with significant spending cuts. The next 100 days will tell us which prerogatives the Trump Administration favors: rebuilding America directly, or doing so indirectly via protectionism. If the former, then the current market rally is justified. If the intention is to reduce the current account deficit, look out. Prospero: 'Tis new to thee. — Shakespeare, The Tempest The U.K. Supreme Court ruled on January 24 that parliament must have a say in triggering Article 50 of the Lisbon Treaty, which enables the U.K. to "exit" the European Union. This decision, as well as Theresa May's January 17 "Brexit means exit" speech, caught us in London while visiting clients. Reactions were mixed. The pound continues to rally. January 16 remains the low point in the GBP/USD cross since the vote to leave on June 23 last year (Chart 17). Chart 17Has Brexit Uncertainty Bottomed? Has Brexit Uncertainty Bottomed? Has Brexit Uncertainty Bottomed? Should investors expect more downside to the pound or do the recent events mark a bottom in political uncertainty? The market consensus suggests that further volatility in the pound is warranted for three reasons: Europeans will seek to punish the U.K. for Brexit, to set an example to their own Euroskeptics; Prime Minister May's assertion that the U.K. would seek to exit the common market is negative for the country's economy; Legal uncertainties about Brexit remain. We disagree with this assessment, at least in the short and medium term. Therefore, the pound rally on the day of May's speech was warranted, although we agree that exiting the EU Common Market will ultimately be suboptimal for the country's economy. First, by setting out a clean break from the EU, including the common market, Prime Minister May has removed a considerable amount of political uncertainty. As we pointed out in our original net assessment of Brexit, leaving the EU while remaining in its common market is illogical.11 Paradoxically, the U.K. stood to lose rather than regain sovereignty if it left the EU yet remained in the common market (Diagram 1). Diagram 1The Quite Un-British Lack Of Common Sense Behind Soft Brexit The "What Can You Do For Me" World? The "What Can You Do For Me" World? Why? Because membership in the common market entails a financial burden, full adoption of the acquis communautaire (the EU body of law), and acceptance of the "Four Freedoms," including the freedom of movement of workers. Given that the Brexit vote was largely motivated by concerns of sovereignty and immigration (Chart 18), it did not make sense to vote to leave the EU and then seek to retain membership in the common market. Apparently May and her cabinet agree. Chart 18It's Sovereignty, Stupid! The "What Can You Do For Me" World? The "What Can You Do For Me" World? Second, now that the U.K. has chosen to depart from the common market, the EU no longer needs to take as hostile of a negotiating position as before. The EU member states were not going to let the U.K. dictate its own terms of membership. That would have set a precedent for future Euroskeptic governments looking for an alternative relationship with the bloc, i.e. the so-called "Europe, à la carte" that European policymakers dread. But now that the U.K. is asking for a clean exit, with a free trade agreement to be negotiated in lieu of common market membership, the EU has less reason to punish London. An FTA arrangement will be beneficial to EU exporters, who want access to the U.K. market, and it will send a message to Euroskeptics on the continent that there is no alternative to full membership. Leaving the EU means leaving the market and falling back - at best - to an FTA-level relationship that the EU shares with Mexico and (most recently) Canada. Third, leaving the EU and the common market are political, not legal, decisions, and the lingering legal battles are neither avoidable nor likely to be substantive. Theresa May had already stolen thunder when she said that the final deal with the EU would be put to a vote in parliament. The Supreme Court ruling - as well as other legal hangups - could conceivably give rise to complications that bind the government's hands, but most likely parliament will pass a simple bill or motion granting permission for the government to invoke Article 50. That is because the referendum, and public opinion since then, speak loud and clear (Chart 19). The Conservative Party remains in a comfortable lead over the Labour Party (Chart 20), which itself is not opposing the referendum outcome. In addition, the House of Commons has already approved the government's Brexit timetable by a margin of 372 seats in a 650-seat body - with 461 ayes. That is a stark contrast with a few months ago when around 494 MPs were said to be against Brexit. Chart 19No 'Bremorse' Or 'Bregret' The "What Can You Do For Me" World? Chart 20Tories Still Triumphant Tories Still Triumphant Tories Still Triumphant The bigger question comes down to the parliamentary vote on the deal that is to be negotiated over the next two years. Could the Parliament vote down the final agreement with the EU? Absolutely. However, it is unlikely. The economic calamity predicted by many commentators has not happened, as we discuss below. Bottom Line: The combination of the Supreme Court decision and Prime Minister May's speech has reduced political uncertainty regarding Brexit. The EU will negotiate hard with the U.K., but the main cause of consternation - the U.K. asking for special treatment with respect to the common market - is now off the table. Yes, the EU does hold all the cards when it comes to negotiating an FTA agreement, and the process could entail some alarming twists and turns (given the last-minute crisis in the EU-Canada FTA). But we do not expect EU-U.K. negotiations to imperil the pound dramatically beyond what we've already seen. Will Leaving The Common Market Hurt Britain? Does this mean that Brexit is "much ado about nothing?" In the short and medium term, we think the answer is yes. In the long-term, leaving the EU Common Market is a suboptimal outcome for three reasons: Trade - Net exports rarely contribute positively to U.K. growth (Chart 21) and the trade deficit with the EU is particularly deep. As such, proponents of Brexit claim that putting up modest trade barriers against the EU could be beneficial. However, the U.K. has a services trade surplus with the EU (Chart 22). While it is not as large as the trade deficit, there was hope that the eventual implementation of the 2006 EU's Services Directive would have opened up new markets for U.K.'s highly competitive services industry and thus reduced the trade deficit over time. As the bottom panel of Chart 22 shows, the U.K.'s service exports to the rest of the world have outpaced those to the EU, suggesting that there is much room for improvement. This hope is now dashed and the EU may go back to putting up non-tariff barriers to services that reverse Britain's modest surplus with the bloc. Free Trade Agreements rarely adequately cover services, which means that the U.K.'s hope of expanding service exports to a new high is probably gone. Chart 21U.K. Is Consumer-Driven U.K. Is Consumer-Driven U.K. Is Consumer-Driven Chart 22Service Exports At Risk After Brexit Service Exports At Risk After Brexit Service Exports At Risk After Brexit Foreign Investment - FDI is declining, whether for cyclical reasons or because foreign companies fear losing access to Europe via the U.K. It remains to be seen how FDI will respond to the U.K.'s renunciation of the common market, but it is unlikely to be positive (Chart 23). The U.K.'s financial sector will also be negatively impacted since leaving the common market will mean that London will no longer have recourse to the EU judiciary in order to stymie European protectionism.12 This is unlikely to destroy London's status as the global financial center, but it will impact FDI on the margin. Labor Growth - The loss of labor inflow will be the biggest cost of Brexit. A decrease of immigration from the EU could reduce the U.K.'s labor force growth by a maximum of two-thirds, translating to a 25% loss in the potential GDP growth rate (Chart 24). While the U.K. is not, in fact, closing off all immigration, labor-force growth will decline, and potential GDP with it. Chart 23FDI To Suffer From Brexit? FDI To Suffer From Brexit? In addition, the EU Common Market forces companies to compete for market share in the developed world's largest consumer market. This competition is supposed to accelerate creative destruction and thus productivity, while giving the winners of the competition the spoils, i.e. a better ability to establish "economies of scale." In a 2011 report, the Bank of International Settlements (BIS) published an econometric study that compared four scenarios: the U.K. remains in the common market as the EU fully liberalizes trade; the U.K. remains in the EU's single market, but does not fully liberalize trade with the rest of the EU; the U.K. leaves the common market; the U.K. enters NAFTA.13 Of the four scenarios, only the first leads to an increase in wealth for the U.K., with 7.1% additional GDP over ten years. U.K. exports would increase by 47%, against 38.1% for its imports. Wages of both skilled and unskilled workers would increase as well. Meanwhile, the report finds that closer integration with NAFTA would not compensate for looser U.K. ties with the EU. In fact, the U.K. national income would be 7.4% smaller if the U.K. tied up with NAFTA instead of taking part in further trade liberalization on the continent. Why rely on a 2011 report for the assessment of benefits of the common market? Because it was written by a competent, relatively unbiased international body and predates the highly politicized environment surrounding Brexit that has since infected almost all think-tank research. And yet the more recent research echoes the 2011 report in terms of the negative consequences of leaving the common market.14 In addition, the BIS study actually attempts to forecast the benefit of further removing trade barriers in the single market, which is at least the intention of the EU Commission. That said, our concerns regarding the U.K. economy are long-term. It may take years before the full economic impact of leaving the common market can be assessed. In addition, much of our analysis hinges on the Europeans fully liberalizing the common market and removing the last remaining non-tariff barriers to trade, particularly of services. At the present-day level of liberalization, the U.K. may benefit by leaving. In addition, we do not expect a balance-of-payments crisis in the U.K. any time soon. The U.K. current account is deeply negative, unsurprisingly so given the deep trade imbalance with the EU and world. However, our colleague Mathieu Savary, Vice-President of BCA's Foreign Exchange Strategy, has pointed out that the elasticity of imports to the pound is in fact negative, a very surprising result. This reflects an extremely elevated import content of British exports. A lower pound is therefore unlikely to be the most crucial means of improving the current-account position. Certainly leaving the common market will not improve the competitiveness of British exports in the EU. Chart 25The U.K.'s Basic Balance Is Healthy The U.K.'s Basic Balance Is Healthy The U.K.'s Basic Balance Is Healthy But this raises a bigger question: why does the U.K. have to improve its current account deficit? As our FX team points out in Chart 25, despite having a current-account deficit of nearly 6% of GDP, the U.K. runs a basic balance-of-payments surplus of 12%, even after the recent fall in FDI inflows. The reason for the massive balance-of-payments surplus is the financial account surplus of 6.17% of GDP, a feature of the U.K. being a destination for foreign capital, which flows from its status as a global financial center and prime real estate destination. In other words, leaving the common market will not change the fundamentals of the U.K. balance of payments much. The country will remain a global financial center and will still run a capital account surplus, which will suppress the country's interest rates, buoy the GBP, and give tailwinds to imports of foreign goods. Meanwhile, exports will not benefit as they will face marginally higher tariffs as the country exits the EU Common Market. At best, new tariffs will be offset by a cheaper GBP. As such, leaving the common market is not going to be a disaster for the U.K. Nor will it be a panacea for the country's deep current account deficit. And that is okay. The U.K. will not face a crisis in funding its current account deficit. What is clear is that for the time being, the U.K. economy is holding up. Our forex strategists recently argued that U.K.'s growth has surprised to the upside and that the improvement is sustainable: Monetary and fiscal policy are both accommodative (Chart 26); Inflation is limited; Tight labor market drives up wages and puts cash in consumers' pockets (Chart 27); Credit growth remains robust (Chart 28). "Bremorse" and "Bregret" will remain phantoms for the time being. Bottom Line: Leaving the common market is a suboptimal but not apocalyptic outcome for the U.K. The combination of decent economic performance and lowered political uncertainty in the near term will support the pound. Given the pound's 20% correction since the June referendum, we believe that the market has already priced in the new, marginally negative, post-Brexit paradigm. The Big Picture It is impossible to say whether the long-term negative economic effects of Brexit will affect voters drastically enough and quickly enough for Scotland, or parliament, to act in 2018 or 2019 and modify the government's decision to pursue a "Hard Brexit." It seems conceivable if something changes in the fundamental dynamics outlined above, but we wouldn't bet on it. At the moment even a new Scottish referendum appears unlikely (Chart 29). Scottish voters have soured on independence, perhaps due to a combination of continued political uncertainty in the EU (Scotland's political alternative to the U.K.) and a collapse in oil prices (arguably Scotland's economic alternative to the U.K.). The issue is not resolved but on ice for the time being. Chart 29Brexit Not Driving Scots To Independence (Yet) Brexit Not Driving Scots To Independence (Yet) Brexit Not Driving Scots To Independence (Yet) More likely, the government will get its way on Brexit and the 2020 elections will mark a significant popular test of the Conservative leadership and the final deal with the EU. Then the aftermath will be an entirely new ballgame for the U.K. and all four of its constituent nations. If Britain's new beginning is founded on protectionism and dirigisme - as the government suggests - then the public is likely to be disappointed. The "brave new world" of Brexit may prove to be rather mundane, disappointing, and eerily reminiscent of the ghastly 1970s.15 Hence the Shakespeare quote at the top of this report. The political circumstances of Brexit resemble the U.K. landscape before it joined the European Economic Community in 1973: greater government role in the economy, trade protectionism, tight labor market, higher wages, and inflation. Yet this was a period when the U.K. economy underperformed Europe's. The U.K.'s eventual era of outperformance was contingent on the structural reforms of the Thatcher era and expanded access to the European market (Chart 30). It remains to be seen what happens when the U.K. leaves the market and rolls back Thatcherite reforms. The weak pound and proactive fiscal policy will fail to create a manufacturing revolution. That is because most manufacturing has hollowed out because of automation, not foreign workers stealing Britons' jobs. Moreover, as for the pound, it is important to remember that currency effects are temporary and any boost to exports that the weak pound is generating will be short-lived, as with the case of China in the 1990s and the EU in the past two years (Chart 31). Chart 31Export Boost From Devaluation Is Fleeting Export Boost From Devaluation Is Fleeting Export Boost From Devaluation Is Fleeting In addition, we would argue that, in an environment of de-globalization - in which tariffs are rising, albeit slowly for the time being (Chart 32) - the EU Common Market provides Europe with a mechanism by which to protect its vast consumer market. The U.K. may have chosen the precisely wrong time in which to abandon the protection of continental European protectionism. It could suffer by finding itself on the outside of the common market as global tariffs begin to rise significantly. Chart 32Protectionism On The March The "What Can You Do For Me" World? The "What Can You Do For Me" World? What about the restoration of the "Special Relationship" between the U.K. and the U.S.? Could moving to the "front of the queue" on negotiating an FTA with the world's largest economy make a difference for the U.K.? Perhaps, but as the BIS study above indicates, an FTA with North America or the U.S. alone is unlikely to replace the benefits of the common market. In addition, it is difficult to imagine how a protectionist U.S. administration that is looking to massively decrease its current account deficit will help the U.K. expand trade with the U.S. By contrast, Trump's election in the United States poses massive risks to globalization, both through his protectionism and the strong USD implications of his core policies. This will reverberate negatively across the commodities and EM space. In such an environment, the U.K. may not be able to make much headway in its "Global Britain" initiatives to conclude fast trade deals with EM economies that stand to lose the most in the de-globalization era. Bottom Line: As a trading nation, the U.K. is likely to lose out in a prolonged period of de-globalization. Membership in the EU could have served as a bulwark against this global trend. Investment Implications We diverge from our colleagues in the Foreign Exchange Strategy and European Investment Strategy when it comes to the assessment of political risk looming over Brexit.16 The decision to leave the common market will alleviate the pressure on Europeans to seek vindictive punishment. Earlier, the U.K. was forcing them to choose between making an exception to the rules and demonstrating the negative consequences of leaving the bloc. Now the U.K. is self-evidently taking on its own punishment - the economic burden of leaving the common market - and the EU will probably deem that sufficient. Will the EU play tough? Yes, especially since the EU retains considerable economic leverage over Britain (Chart 33). But the stakes are far smaller now. Furthermore, investors should remember that core European states - especially France and Germany - remain major military allies of the U.K. and will continue to be deeply intertwined economically. As such, we believe that the pound has already priced in the new economic paradigm and that the expectations of political uncertainty ahead of the U.K.-EU negotiations may be overdone. We therefore recommend that investors short EUR/GBP outright. Our aforementioned forex strategist Mathieu Savary argues that, on an intermediate-term basis, the outlook for this cross is driven by interest rate differentials and policy considerations. Due to the balance-sheet operations conducted by the BoE and ECB, interest rates in the U.K. and the euro area do not fully reflect domestic policy stances. Instead, Mathieu uses the shadow rates. Currently, shadow rates unequivocally point toward a lower EUR/GBP (Chart 34). In fact, balance-sheet dynamics point toward shorting EUR/GBP. Highlights The U.S. dollar will continue to appreciate while the RMB will depreciate further. This is a bad omen for EM risk assets, commodities, and global late cyclical equity sectors. Gold often leads oil and copper prices. Investors should heed the current downbeat message from gold. EM credit spreads have become detached from fundamentals and are unreasonably tight. Continue overweighting the Indian bourse within an EM equity portfolio. A new equity trade: long Indian software stocks / short the EM overall index. Feature There are several major discrepancies in financial markets that in our view are unsustainable. 1. The gap between EM equity breadth, USD, RMB and EM share prices One way to measure equity market breadth is to compare performance of equal-weighted versus market cap-weighted stock price indexes. Based on this measure, EM stock market breadth has been deteriorating. Poor breadth often heralds a major selloff (Chart I-1). The relative performance of equally-weighted EM stocks against U.S. equity indexes - a measure of breadth in relative performance - can also be a reliable marker for the relative performance of market cap-weighted indexes. It has plummeted to a new low pointing to new lows in EM versus U.S. relative share prices. In addition, a surging U.S. dollar has historically meant lower EM share prices (Chart I-2). We doubt this time is different. Finally, EM risk assets have decoupled from the RMB/USD exchange rate as well. The RMB has been depreciating and China's domestic corporate and government bond yields have spiked. As a result, the on-shore bond prices in RMB terms have plummeted (Chart I-3). Chart I-2A Rising U.S. Dollar Is ##br##A Bad Omen For EM A Rising U.S. Dollar Is A Bad Omen For EM A Rising U.S. Dollar Is A Bad Omen For EM Chart I-3China's On-Shore Corporate Bond##br## Prices Have Crashed bca.ems_wr_2016_12_21_s1_c3 bca.ems_wr_2016_12_21_s1_c3 Experiencing considerable losses on their favorite financial investment of the past year, bonds, Chinese investors, as well as households and companies, could opt to switch into U.S. dollars. The stampede into the U.S. dollar could start as early as January when the annual US$ 50,000 quota per person becomes available. It is hard to see what the government will do to preclude this rush and massive flight towards U.S. dollars. In China, households' and corporates' RMB deposits in the banking system amount to RMB 122 tn or US$17.5 tn. Hence, the PBoC's foreign exchange reserves including gold at US$ 3.2 tn are only equal to 18.5% of these deposits at the current exchange rate. Bottom Line: The U.S. dollar will appreciate and the RMB will depreciate. This is a bad omen for EM share prices and other risk assets. 2. Oil and copper prices deviating from gold prices Historically, when gold and oil prices have diverged, gold in most cases has proven more forward looking, with oil prices ultimately converging toward gold prices. Chart I-4A and Chart I-4B illustrate past episodes of gold and oil decoupling (in the 1980, 1990s and 2008), each of which were resolved via oil prices gravitating toward gold prices. The same holds true for the recent divergence between gold and copper prices (Chart 5, bottom panel). We identified four historical periods when gold and copper prices diverged. In each case, it was copper prices that amended their trajectory and aligned with the direction of gold prices (Chart I-6A and 6B). Investors should heed the current downbeat message from gold. Chart I-7China: Dichotomies bca.ems_wr_2016_12_21_s1_c7 bca.ems_wr_2016_12_21_s1_c7 The underlying rationale could be that gold responds to monetary/liquidity conditions (gold is very sensitive to U.S. TIPS (real) yields) while oil and copper are more sensitive to growth conditions. Tightening in monetary/liquidity conditions often precedes a growth relapse. This could be the reason why gold has led oil and copper prices on several occasions in the past. 3. Dichotomies in China's industrial economy There are two types of dichotomies underway within China's industrial economy: The first is between industrial activity and industrial commodities prices. Commodities prices have surged, but the pace of manufacturing production has not improved at all (Chart I-7). There have been major discrepancies among various segments of China's industrial economy, with utilities surging and the technology sector remaining robust, and many others stagnating. The decoupling between industrial activity and industrial commodities prices can be explained by financial speculation and supply cutbacks. The former is unsustainable, while the latter is reversing as the government is gradually lifting restrictions on supply for coal and steel. The second is between the private- and state-owned parts of the industrial sector. The state-owned segment has experienced a meaningful improvement in output, while private companies in the industrial sector have seen their output growth weaken, albeit the growth rate is higher than in the SOE sector. (Chart I-7, bottom panel). As China's fiscal and credit impulses wane,1 activity in the state-owned industrial segment will relapse anew. 4. EM credit spreads diverging from EM currencies and credit fundamentals EM sovereign and corporate credit spreads (credit markets) are once again proving very resilient, despite the renewed selloff in EM currencies (Chart I-8). EM credit markets have defied deteriorating EM credit fundamentals in the past several years. Below we identify several divergences and anomalies within the EM credit space that give us confidence that EM credit markets have become detached from fundamentals, and that their risk-reward profile is poor. This amelioration is largely due to the profit margin component. The other three components have not improved (Chart I-9, second panel). The valuation model based on the EM CFH indicator shows that EM corporate spreads are far too tight (Chart I-10). Chart I-10EM Corporate Bonds Are Expensive EM Corporate Bonds Are Expensive EM Corporate Bonds Are Expensive The strong performance of EM credit markets in recent years has been justified by the persistence of low bond yields in developed markets (DM). Yet the latest spike in DM bond yields has so far not caused EM credit spreads to widen. We expect U.S./DM government bond yields to rise further, and the U.S. dollar to continue to strengthen. This, along with potential broad-based declines in commodities prices, should lead to material widening in EM sovereign and corporate credit spreads in early 2017. With respect to unsustainable discrepancies, the case in point is Brazil. The country's sovereign and corporate spreads have tightened a lot this year, even though economic activity continues to shrink. The country has had numerous boom-bust cycles in the past 100 years, yet this depression is the worst on record. In fact, the nation's economic growth and public debt dynamics are worse than at any time during the past 20 years. Yet, at 300 basis points, sovereign spreads are well below the 1000-2500 basis point trading range that prevailed in the second half of 1990s and early 2000s (Chart I-11). Remarkably, the economy's pace of contraction has lately intensified (Chart I-12). This will likely worsen government revenues and lead to further widening in the fiscal deficit - making debt dynamics unsustainable. Another absurd credit market divergence is between China's sovereign CDS and Chinese offshore corporate spreads. Sovereign CDS spreads have been widening, but corporate credit spreads remain very tight (Chart I-13). The corporate sector commands record leverage of 165% of national GDP, while public debt stands at 46% of GDP. Besides, the central government in China will always have immediate access to domestic or foreign debt markets, while some corporations could lose access to financing if creditors question their creditworthiness and decide to tighten credit. There is no rational case to support the rise in sovereign CDS when corporate spreads are tame. The only feasible explanation is that investors - who are invested in Chinese corporate bonds, and are not interested in selling them - are buying sovereign CDS to tactically hedge their credit exposure. If and when market sentiment sours sufficiently, and credit spread widening is perceived durable and lasting, real money will sell corporate bonds, resulting in a major spike in corporate spreads. 5. Divergence between global late cyclicals and the U.S. dollar Another area where we detect that financial markets have lately become overly optimistic is in global late cyclicals - materials, machinery and energy stocks. Typically, the absolute share prices in these sectors correlate with the U.S. dollar exchange rate but they have lately diverged (Chart I-14). Furthermore, global machinery stocks in general, and Caterpillar's share price in particular, have lately staged significant gains, while their EPS and sales continue to plunge (Chart I-15). Notably, Caterpillar's sales have not improved, even on a rate-of-change basis. If the EM and China capex cycle does not post a recovery, which is our baseline view, it will be hard for global late cyclical stocks to continue rallying based solely on the positive outlook for U.S. infrastructure spending and potential U.S. tax reforms. In short, global late cyclicals such as machinery, materials and energy stocks that performed quite well in 2016 are vulnerable to a major pullback as EM/Chinese capital spending disappoints on the back of credit growth deceleration. Notably, these global equity sectors have reached a major technical resistance that will likely become a ceiling for their share prices (Chart I-17). Decoupling between the South African rand and precious metals prices The South African rand's recent resilience - despite the considerable drop in precious metal prices - is unprecedented (Chart I-18, top panel). Similarly, the rand has also decoupled from the exchange rate of another major metals producer: Australia (Chart I-18, bottom panel). We cannot think of any reason why these discrepancies can or should persist. Rising global bond yields and a broadening selloff in commodities prices should hurt the rand. In fact, the trade-weighted rand is facing a major technical resistance (Chart I-19) and will likely relapse sooner than later. Traders should consider putting on these trades. Investment Strategy Chart I-20EM Relative Equity Performance ##br##Is Heading To New Lows EM Relative Equity Performance Is Heading To New Lows EM Relative Equity Performance Is Heading To New Lows Emerging markets share prices and currencies have been doing poorly since October, despite U.S. equity shares breaking out to new highs. In fact, almost all relative outperformance has been wiped out (Chart I-20). BCA's Emerging Markets Strategy team expects further declines in EM share prices and currencies, as well as a selloff in domestic bonds and a widening of sovereign and corporate spreads. Absolute return investors should stay put, while asset allocators should maintain underweight positions in EM risk assets within respective global portfolios. Arthur Budaghyan, Senior Vice President Emerging Markets Strategy arthurb@bcaresearch.com India: Demonetization And Opportunities In Equities On November 8, India launched a demonetization program with the goal of removing the two most used banknotes - the 500 INR and 1000 INR banknotes - from circulation. Both banknotes accounted for roughly 85% of currency in circulation, which itself accounts for 13% of India's broad money supply. Moreover, almost 90%2 of retail transactions in India are cash-reliant. While around INR 13 trillion of notes (US$ 190 billion) have been deposited in the banking system as of December 10, only INR 5 trillion of new notes have been issued by the Reserve Bank of India (RBI). India is unlikely to turn cashless overnight. According to a Harvard Business Review article,3 less than 10% of Indians have ever used non-cash payment instruments. Likewise, less than 2% of Indians have used a cellular phone to receive a payment. This implies cash shortages could persist for a while and will have a significant impact on short-term economic activity. There are numerous reports that layoffs and business shutdowns have ensued in several industries, particularly in the informal economy (Chart II-1). The service sector PMI already dipped below 50 in November and the manufacturing PMI fell as well (Chart II-2). Similarly, passenger and commercial vehicle sales - that have been anemic - will now dip. However, the consumption slowdown should not continue beyond the next couple of months. As more currency is supplied by the RBI, economic activity will rebound - particularly household spending. Pent-up demand will be unleashed as money circulation is restored. Nevertheless, investment expenditures are the key factors for improving productivity and, hence, as non-inflationary growth potential. Capital spending had been anemic in India well before the demonetization program was announced (Chart II-3). The reason for such lackluster investment expenditure lies in the fact that past investment projects taken on by highly leveraged Indian conglomerates have delivered poor performance. This translated into ever rising non-performing loans (NPLs) at state banks. Without debt restructuring and public bank recapitalization, a new capex cycle is unlikely in India. Consistently, credit to large industries is now contracting (Chart II-4) and foreign lending to Indian companies is declining. Indian share prices have more downside in absolute terms, as the market is still expensive and growth is slumping. Nevertheless, India will likely outperform the EM equity benchmark going forward (Chart II-5). Chart II-5Indian Share Prices: A Tapering Wedge Indian Share Prices: A Tapering Wedge Indian Share Prices: A Tapering Wedge The rationale for our overweight on Indian equities within the EM stock universe is due to the nation's much better macro fundamentals relative to those in many other EM. In particular, deleveraging and NPL write-offs are more advanced, the current account deficit is small, and India will benefit from potentially lower commodities prices. Within the Indian bourse, we recommend overweighting software stocks that will benefit from a revival in advanced economies' growth and a weaker currency. Besides, Indian software stocks are not exposed to the currently weak domestic consumption cycle and in fact might benefit from the push toward digitalization in banking. Bottom Line: Indian consumption will weaken in the coming three months or so, but will rebound thereafter. The capex cycle is weak and will remain subdued. Continue overweighting the Indian bourse within an EM equity portfolio. A new equity recommendation: long Indian software stocks / short the EM overall index. The Tactical Asset Allocation model can provide investment recommendations which diverge from those outlined in our regular weekly publications. The model has a much shorter investment horizon - namely, one month - and thus attempts to capture very tactical opportunities. Meanwhile, our regular recommendations have a longer expected life, anywhere from 3-months to a year (or longer). This difference explains why the recommendations between the two publications can deviate from each other from time to time. Highlights In November, the model underperformed global equities and the S&P in USD and in local-currency terms. For December, the model reduced its allocation to cash and stocks and boosted its weighting in bonds (Chart 1). Within the equity portfolio, most of the decrease in allocation came at the expense of EM, Sweden, Netherlands, U.S., and New Zealand. The model increased its weighting in Swedish, French, U.K., and Canadian bonds. The risk index for stocks deteriorated in November, while the bond risk index improved significantly. Chart 1Model Weights bca.gis_taami_2016_11_25_c1 bca.gis_taami_2016_11_25_c1 Feature Performance In November, the recommended balanced portfolio lost 1.5% in local-currency terms and was down 3.4% in U.S. dollar terms (Chart 2). This compares with a gain of 1.3% for the global equity benchmark, and a 3.7% gain for the S&P 500 index. Given that the underlying model is structured in local-currency terms, we generally recommend that investors hedge their positions, though we do provide recommendations from time to time. The sharp bond selloff and weakness in EM equity markets both took a toll on the model's performance in November. Weights The model cut its allocation to stocks from 66% to 53%, and increased its bond weighting from 26% to 47%. The allocation to cash was brought down to zero from 8%, while commodities remain excluded from the portfolio (Table 1). The model trimmed its allocation to Latin American equities by 4 points, Sweden by 3 points, and the Netherlands by 3 points. Also, weightings were reduced in U.S., New Zealand, Spanish, and Emerging Asian stocks. In the fixed-income space, the allocation to Swedish paper was boosted by 12 points, France by 7 points, Canada by 5 points, the U.K. by 3 points, and Italy by 1 point. Allocation to New Zealand bonds was decreased by 6 points and U.S. Treasurys by 1 point. As such, the performance of the model's portfolio should be compared with the local-currency global equity benchmark. The decision to hedge currency exposure should be made at the client's discretion, though from time to time, we do provide our recommendations. The dollar appreciated significantly in November following the U.S. presidential election. Our Dollar Capitulation Index spiked and is currently at levels that suggest the rally in the broad trade-weighted dollar could pause (Chart 3). This asset class remains excluded from the portfolio (Chart 4). The deterioration in the liquidity and momentum indicators has lifted the risk index for global equities to the highest level in over 2 years. Our model cut its weighting in equities for the fourth month in a row (Chart 5). With stocks reaching new highs, the model trimmed its allocation to this bourse. The markets took note of the growth-positive aspects of Trump's policies, but seem complacent about the stronger dollar, higher interest rates, and the potential for trade protectionist policies (Chart 6). The risk index for euro area equities has ticked up slightly in November. However, unlike its U.S. peers, it remains in the low-risk zone. Above-trend growth could provide support for euro area equities. (Chart 7). That said, the weighting in Dutch equities remains the highest among its euro area counterparts (Chart 8). Improvements in the value and momentum measures for Latin American stocks have been largely offset by a deteriorating liquidity reading. As a result, the risk index did not decline much after the selloff. The model decreased its allocation to this asset (Chart 9). Momentum has been the primary driving force behind this move and currently suggests that yields could pull back in the near term (Chart 10). The risk index for U.S. Treasurys declined significantly in November. While the model used the latest selloff to boost its allocation to bonds, it preferred to add allocation to bond markets outside of Treasurys. (Chart 11). The extremely low-risk reading has prompted the model to allocate to this asset (Chart 12). German bonds are oversold, but the reading on the cyclical measure has become considerably more bund-unfriendly. The model opted not to include bunds in the overall boost to its bond allocation. (Chart 13). Apart from oversold momentum, the value reading has also improved. The model increased its allocation to French bonds (Chart 14). The cyclical component of the risk index for Swedish bonds keeps moving in a bond-bearish direction. But that is completely overshadowed by extremely oversold conditions. In fact, the overall risk index for Swedish bonds is the lowest within our bond universe. Much of the increase in overall bond allocation ended up in Swedish paper (Chart 15). But the recovery in the 40-week rate of change measure indicates that it would probably be a pause in the dollar bull market rather than a trend change. With the December rate hike baked in, the Fed's communication about the policy next year holds the key to the path of the dollar - in addition to the fiscal policy of the next administration (Chart 16). The Japanese yen has been a major victim of the dollar rally. The 13-week momentum measure is approaching levels that halted the yen weakening trend in 2013 and 2015. However, this time around, it is not coupled with the same signal from the 40-week rate of change measure. The BoJ is sticking to its easy monetary policy, and some additional support on the fiscal front could drag the yen lower, notwithstanding a possible hiatus in the short term. Short term the yen could benefit from an EM pullback (Chart 17). After the latest bout of depreciation, the euro seems poised for another attempt to break below 1.05. The 13-week and 40-week momentum measures do not preclude this from happening. However, it would probably take the ECB to reaffirm its dovish message to push EUR/USD technical indicators into more oversold territory (Chart 18).
