Table 1 The Fed Apotheosis The Fed Apotheosis Feature Equities hit all-time highs last week, eagerly anticipating this Wednesday’s Fed decision to commence an easing interest rate cycle and save the day. The looming global liquidity injection is the sole reason that stocks are holding near their all-time highs. While markets are treating the Fed as a deity, empirical evidence suggests that risks are actually lurking beneath the surface. Over the past two decades the correlation between stocks and the fed funds rate has been tight and positive. Given the bond market’s view of four fed cuts in the coming year, equity gains are likely running on fumes (Chart 1). Chart 1Mind The Positive Correlation Mind The Positive Correlation Mind The Positive Correlation As we highlighted recently, we remain perplexed that stocks are diverging from earnings.1 Anticipating a flush global liquidity backdrop (i.e. global central banks increasing their reflationary efforts) likely explains this dynamic as the former should ultimately rekindle economic growth, which in turn should boost profit growth. However, the disinflationary fallout from the ongoing manufacturing recession and the petering out in the global credit impulse signal that the liquidity pipes remain clogged. We recently read and re-read the Bank For International Settlements (BIS) Hyun Song Shin’s “What is behind the recent slowdown” speech where he eloquently argues that the global trade deceleration predates last spring’s U.S./China trade dispute.2 Shin has a compelling argument blaming the growth deceleration on the drop in manufactured goods global value chains (GVC) and he depicts this as global trade trailing global GDP (top panel, Chart 2). Interestingly, despite the V-shaped recovery following the Great Recession, global trade never really regained its footing, failing to surpass the 2007 peak. Shin then links this slowdown in global supply chains to financial conditions and the role that banking plays in global trade financing. The middle panel of Chart 2 shows that the GVC move with the ebbs and flows of global banks. In other words, healthy banks tend to boost global trade and vice versa. Finally, given that most trade financing is conducted in U.S. dollars, the greenback’s recent appreciation also explains trade blues. Simply put, decreased availability of U.S. dollar denominated bank credit as a result of a rising greenback is another culprit (U.S. dollar shown inverted, bottom panel, Chart 2). Ergo, there is no miracle cure for the sputtering world economy, especially given the recent re-escalation in global trade tensions and the stubbornly high U.S. dollar, and the gap between buoyant share prices and poor profit performance is likely to narrow via a fall in the former. Two weeks ago we highlighted that foreign sourced profits for U.S. multinationals are under attack as BCA’s global ex-U.S. ZEW survey ticked down anew (top panel, Chart 3). Tack on the global race to ZIRP (and in some cases further into NIRP) and it is crystal clear that the profit recession has yet to run its course. Chart 2Grim Trade Backdrop... Grim Trade Backdrop... Turning over to U.S. shores and domestic corporate pricing power, the news is equally grim. Our pricing power proxy is outright contracting and warns that revenue growth is also under duress for U.S. corporates. Similarly, the ISM manufacturing prices paid subcomponent fell below the 50 boom/bust line and steeply contracting raw industrials commodities are signaling that 6%/annum top line growth for the SPX is unsustainable (Chart 4). On a cyclical 3-12 month time horizon we remain cautious on the broad equity market. Chart 4Sales Pressures... Sales Pressures... Sales Pressures... Chart 5...Are Building Rapidly ...Are Building Rapidly ...Are Building Rapidly Melting inflation expectations and the NY Fed’s softening Underlying Inflation Gauge (UIG) best encapsulate this softening revenue backdrop and warn that any further letdown in inflation risks sinking S&P 500 sales growth below the zero line (Chart 5).   Netting it all out, despite the Fed’s supra natural powers, the deep rooted global growth slowdown will likely win the tug of war versus flush liquidity, especially if the trade war spat stays unresolved and the U.S. dollar remains well bid, both of which undermine U.S. corporate sector profitability. On a cyclical 3-12 month time horizon we remain cautious on the broad equity market. This is U.S. Equity Strategy’s view, which stands in contrast to the more sanguine equity BCA House View. What follows is a recap of recent (mostly) defensive moves in the health care, consumer staples, materials, tech, consumer discretionary and communication services sectors.   Anastasios Avgeriou, U.S. Equity Strategist anastasios@bcaresearch.com   S&P Health Care (Overweight) Upgraded from Neutral S&P Health Care Equipment (Overweight) Upgraded from Neutral Fear-based sell-off created a buying opportunity in the U.S. health care equipment index as fundamentals remain upbeat. Rising U.S. medical equipment exports are a tailwind for this health care subgroup as 60% of its revenues are generated outside the United States (second panel). The EM demographic shift (not shown) represents yet another boost to the sector as U.S. companies are the technology leaders and often the only source for equipping hospitals/clinics around the globe. Our move to upgrade the S&P health care equipment index also pushed the entire health care sector from neutral to overweight (bottom panel). S&P Health Care S&P Health Care S&P Health Care S&P Managed Health Care (Overweight) Upgraded from Neutral The Bernie Sanders “Medicare For All” bill reintroduction created a buying opportunity in the S&P managed health care index and we were swift to act on it in mid-April. Contained industry cost factors including wages staying at the 2% mark help preserve industry margins (bottom panel). Melting medical cost inflation signals that HMO profit margins will likely expand (third panel). Overall healthy labor market conditions with unemployment insurance claims probing 60-year lows should underpin managed health care enrollment (top & second panels). S&P Managed Health Care S&P Managed Health Care S&P Managed Health Care   S&P Hypermarkets (Overweight) Upgraded from Neutral S&P Soft Drinks (Neutral) Upgraded from Underweight A deteriorating macro landscape reflected in the steep fall in U.S. economic data surprises, the drubbing of the 10-year U.S. Treasury yield and melting inflation make a compelling case for an overweight stance in the S&P Hypermarkets index (top & second panels). Similarly, safe haven soft drinks stocks shine when economic conditions are deteriorating (third panel). This defensive pure-play consumer goods sub-sector is also enjoying a rebound in operating metrics, and thus it no longer pays to stay bearish. We lifted exposure to neutral last week, locking in gains of 5.5% since inception. S&P Hypermarkets S&P Hypermarkets S&P Hypermarkets   S&P Materials (Neutral) Downgraded from Overweight S&P Chemicals (Underweight) Downgraded from Neutral Global macro headwinds continue to weigh on this deep cyclical sub-index as the risks of a full-blown trade war will likely take a bite out of final demand (third panel). Chemical producers garner 60% of their revenues from abroad and falling U.S. chemical exports are troublesome for this index (top & second panels). Given that chemicals have a 74% market cap weight in the S&P materials index, our move to underweight on the sub-index level also pushed the entire S&P materials index to neutral from overweight. S&P Materials S&P Materials S&P Materials   S&P Technology (Neutral) Downgrade Alert S&P Software (Overweight) Lifted trailing stops As a part of our portfolio de-risking measures, we put a 27% profit-taking stop loss on our overweight S&P software index call on June 10. Once triggered, a downgrade to neutral in the S&P software index would also push our S&P tech sector weight to a below benchmark allocation. Meanwhile, our EPS model for the overall tech sector is on the verge of contraction on the back of sinking capex and a firming U.S. dollar (middle panel). The San Francisco Fed’s Tech Pulse Index is also closing in on the expansion/contraction line warning that tech stocks are in for a rough ride (bottom panel). S&P Technology S&P Technology S&P Technology   S&P Technology Hardware, Storage & Peripherals (Neutral) Downgraded from Overweight As nearly 60% of the revenues for the S&P technology hardware, storage & peripherals (THS&P) index are sourced from abroad, deflating EM currencies sap foreign consumer purchasing power and weigh on the industry’s exports (third panel). Global export volumes have sunk into contractionary territory, to a level last seen during the Great Recession (not shown) and underscore that industry exports will remain under pressure. The IFO World Economic Survey confirms this challenging export backdrop as it is still pointing toward sustained global export ails (second panel). As a result, all of this has shaken our confidence in an overweight stance in the S&P THS&P and we were compelled to move to the sidelines in early June for a modest relative loss since inception. S&P Technology Hardware, Storage & Peripherals S&P Technology Hardware, Storage & Peripherals S&P Technology Hardware, Storage & Peripherals S&P Consumer Discretionary (Underweight) Upgrade Alert S&P Home Improvement Retail (Neutral) Upgraded from underweight In the July 8 Weekly Report, we put the S&P consumer discretionary sector on an upgrade alert as this early-cyclical sector benefits the most from lower interest rates (bottom panel). The way we will execute this upgrade will be by triggering the upgrade alert on the S&P internet retail index. Melting interest rates and rebounding lumber prices are a boon for home improvement retailers (HIR, second & third panels). Tack on profit-augmenting industry productivity gains and it no longer pays to be bearish HIR. S&P Consumer Discretionary S&P Consumer Discretionary S&P Consumer Discretionary S&P Homebuilders (Neutral) Downgraded from overweight Long S&P Homebuilders / Short S&P Home Improvement Retail Booked Profits Lumber represents an input cost to homebuilders (we booked profits of 10% in our overweight recommendation on May 22 and downgraded to neutral) whereas it is an important selling item in Big Box building & supply retailers that make a set margin on it (third panel). On June 18, as part of our de-risking strategy, we locked in 10% gains in the long S&P homebuilders/short S&P home improvement retail trade that hit our stop loss and we moved to the sidelines. S&P Homebuilders S&P Homebuilders S&P Homebuilders S&P Telecommunication Services (Neutral) Upgraded from Underweight The recent escalation of the trade spat has pushed July’s Markit’s flash U.S. manufacturing PMI reading to 50 - the lowest level since the history of the data. Historically, relative S&P telecom services share price momentum has moved inversely with the manufacturing PMI and the current message is to expect a sustained rebound in the former (bottom panel). Rock bottom profit expectations and firming industry operating metrics signal that most of the grim news is priced in bombed out telecom services valuations (middle panel), and it no longer pays to be underweight. In late-May, we lifted exposure to neutral for 6% relative gains since inception. S&P Telecommunication Services S&P Telecommunication Services S&P Telecommunication Services S&P Movies & Entertainment (Overweight) Upgraded from Neutral Structural shifts in the streaming services industry marked a start of a pricing war with incumbents and new entrants fighting for market share, as evidenced by DIS’s pricing of their upcoming Disney+ service. Consumer confidence remains glued to multi-decade highs and there are high odds that the big gulf that has opened up between confidence and relative S&P movies & entertainment share prices will narrow via a rise in the latter (top panel). Moreover, more dollars spent on recreation is synonymous with a margin expansion in the S&P movies & entertainment index (bottom panel). This consumer spending backdrop is also conducive to a rise in relative profitability, the opposite of what the sell-side currently expects. Highlights Portfolio Strategy Recession odds continue to tick higher, according to the NY Fed’s probability of recession model, at a time when global growth is waning, U.S. profit growth is contracting and the non-financial ex-tech corporate balance sheet is degrading rapidly. On a cyclical 3-12 month time horizon we remain cautious on the broad equity market. This is U.S. Equity Strategy’s view, which stands in contrast to the more sanguine equity BCA House View. The souring macro backdrop coupled with a firming industry demand outlook signal that more gains are in store for hypermarket stocks. The global growth slowdown, declining real bond yields, missing inflation, rising policy uncertainty and a favorable relative demand backdrop suggest that there is an exploitable tactical trading opportunity in a long global gold miners/short S&P oil & gas E&P pair trade. Initiate a long global gold miners/short S&P oil & gas exploration & production (E&P) pair trade, today Table 1 Divorced From Reality Divorced From Reality Feature Obsession with the Fed easing continues to trump all else, with the SPX piercing through the 3,000 mark to fresh all-time highs last week. However, it is unrealistic for the Fed to do all the heavy lifting for the equity market as we have argued recently (see Chart 3 from June 24),1 at a time when profit cracks are spreading rapidly. This should be cause for some trepidation. Since the Christmas Eve lows essentially all of the 26% return in equities is explained by valuation expansion. The forward P/E has recovered from 13.5 to nearly 17.2 (Chart 1). There is limited scope for further expansion as four interest rate cuts in the coming 12 months are already priced in lofty valuations. Now profits will have to do the heavy lifting. But on the eve of earnings season, more than half of the S&P 500 GICS1 sectors are forecast to have contracted profits last quarter, and three sectors could not lift revenue versus year ago comps, according to I/B/E/S data. Looking further out, there is a plethora of indicators that we highlighted last week that suggest that a profit recession is looming.2 Our sense is that once the euphoria around the looming Fed easing cycle settles, there will be a massive clash between perception and reality (Chart 2) that will likely propagate as a surge in volatility. As a reminder, this segment of the economy is where the excesses are in the current cycle as we have been highlighting in recent research.3 Using stock market related data for the non-financial ex-tech universe, net debt has increased by 70% to $4.2tn over the past five years, but cash flow has only grown 18% to $1.7tn. As a result, net debt-to-EBITDA has spiked from 1.7 to 2.5, an all-time high (Chart 3). While stocks are at all-time highs (top panel, Chart 3), the debt-saddled non-financials ex-tech universe will likely exert substantial downward pressure to these equities in the coming months (Chart 4). Chart 3Balance Sheet Degrading Balance Sheet Degrading Balance Sheet Degrading Chart 4Something’s Got To Give Something’s Got To Give Something’s Got To Give Moving on to the labor market, we recently noticed an interesting behavior between the unemployment rate and wage inflation since the early-1990s recession: a repulsive magnet-type property exists where like magnetic poles repel each other (middle panel, Chart 5). In other words, every time the falling unemployment rate has kissed off accelerating wage growth, a steep reversal ensued at the onset of recession during the previous three cycles. A repeat may be already taking place, as average hourly earnings (AHE) growth has been stuck in the mud since peaking in December 2018. Importantly, the AHE impulse is quickly losing steam and every time the Fed embarks on an aggressive easing cycle it typically marks the end of wage inflation (bottom panel, Chart 5). Chart 5Beware Of Repulsion Beware Of Repulsion Beware Of Repulsion Chart 6Waiting For Growth Waiting For Growth Waiting For Growth Meanwhile, BCA’s global manufacturing PMI diffusion index has cratered to below 40% (middle panel, Chart 6). Neither the G7 nor the EM aggregate PMIs are above the boom/bust line (top panel, Chart 6). Our breakdown of the Leading Economic Indicators into G7 and EM14 also signals that global growth is hard to come by, albeit EMs are showing some early signs of a trough (bottom panel, Chart 6). As the early-May announced increase in Chinese tariffs begin to take a toll, we doubt global growth can have a sustainable recovery for the rest of 2019, despite Chinese credit growth picking up. Now, even Japan and Korea are fighting it out and are erecting barriers to trade, dealing a further blow to these economically hyper-sensitive export-oriented economies. Netting it all out, the odds of recession by mid-2020 continue to tick higher according to the NY Fed’s model (NY Fed’s probability of recession shown inverted, top panel, Chart 5) at a time when global growth is waning, U.S. profit growth is contracting and the non-financial ex-tech corporate balance sheet is degrading rapidly. On a cyclical 3-12 month time horizon we remain cautious on the broad equity market. This is U.S. Equity Strategy’s view, which stands in contrast to the more sanguine equity BCA House View. This week we are upgrading a consumer staples subgroup to overweight and initiating an intra-commodity market neutral trade. Time To Buy The Hype The tide is shifting and we are upgrading the S&P hypermarkets index to an above benchmark allocation. While valuations are stretched, trading at a 50% premium to the overall market on a 12-month forward P/E basis (not shown), our thesis is that these Big Box retailers will grow into their pricey valuations in the coming months.  The macro landscape is aligned perfectly with these defensive retailers. Consumer confidence has been falling all year long and now cracks are spreading to the labor market (confidence shown inverted, top panel, Chart 7). ADP small business payrolls declined for the second month in a row. Similarly, the NFIB survey shows that small business hiring plans are cooling (hiring plans shown inverted, middle panel, Chart 7). As a reminder, 2/3 of all new hiring typically occurs in the small and medium enterprise space. In the residential real estate market, the drop in interest rates that is now in its eighth month has yet to be felt, and house price inflation has ground to a halt. Historically, Costco membership growth has been inversely correlated with house prices (house price inflation shown inverted, bottom panel, Chart 7). The drubbing in the 10-year U.S. treasury yield reflects a souring macro backdrop, melting inflation and a steep fall in U.S. economic data surprises. The ISM manufacturing index that continues to decelerate and is now closing in on the boom/bust line corroborates the bond market’s grim message. Tack on the Fed’s expected four cuts in the coming 12 months, and factors are falling into place for a durable rally in relative share prices. This disinflationary backdrop along with the Fed’s looming easing interest rate cycle have put a solid bid under gold prices. Hypermarket equities and bullion traditionally move in lockstep, and the current message is to expect more gains in the former (top panel, Chart 9). On the trade front specifically, these Big Box retailers do source consumer goods from China, but up to now these imports have been nearly immune to the U.S./China trade dispute as prices have been deflating (import prices shown inverted, bottom panel, Chart 9). However, this does pose a risk going forward and we will be closely monitoring it for two reasons: First, because downward pressures may intensify on the greenback and second, President Trump may impose additional tariffs, both of which are negative for industry pricing power. Chart 9Profit Margins… Profit Margins… Profit Margins… Chart 10…Will Likely Expand …Will Likely Expand …Will Likely Expand Meanwhile, industry demand is on the rise and will likely offset the potential trade and U.S. dollar induced margin pressures. Hypermarket retail sales are climbing at a healthy clip outpacing overall retail sales (bottom panel, Chart 10). Already non-discretionary retail sales are outshining discretionary ones, which is a precursor to recession at a time when overall consumer outlays have sunk below 1% (real PCE growth shown inverted, top panel, Chart 10). The implication is that hypermarkets will continue to garner a larger slice of consumer outlays as the going gets tough. In sum, the souring macro backdrop coupled with a firming industry demand outlook signal that more gains are in store for hypermarket stocks. Bottom Line: Boost the S&P hypermarkets index to overweight. The ticker symbols for the stocks in this index are: BLBG – S5HYPC – WMT, COST. Initiate A Long Global Gold Miners/Short S&P Oil & Gas E&P Pair Trade One way to benefit from the global growth soft-patch and looming global liquidity injection is to go long global gold miners/short S&P oil & gas E&P stocks on a tactical three-to-six month basis. While this market neutral and intra-commodity pair trade has already enjoyed an impressive run, there is more upside owing to a favorable macro backdrop. The key determinant of this share price ratio is the relative move in the underlying commodities that serve as pricing power proxies (top panel, Chart 11). Given the massive currency debasement potential that has gripped Central Banks the world over, such a flush liquidity backdrop will boost the allure of the shiny metal more so than crude oil. Global manufacturing PMIs are foreshadowing recession and our diffusion index has plummeted to the lowest level since 2011 (diffusion shown inverted, middle panel, Chart 11). In the U.S. specifically there is a growth-to-liquidity handoff and the ISM manufacturing survey’s new order versus prices paid subcomponents confirms that global gold miners have the upper hand compared with E&P equities (bottom panel, Chart 11). Chart 11Global Soft-Patch… Global Soft-Patch… Global Soft-Patch… Chart 12…Disinflation… …Disinflation… …Disinflation… As a result of this growth scare that can easily morph into recession especially if the U.S./China trade war continues into next year, inflation is nowhere to be found. Unit labor costs are slumping (top panel, Chart 12), the NY Fed’s Underlying Inflation Gauge has rolled over decisively (not shown),4 and the GDP deflator is slipping (middle panel, Chart 12).      Parts of the yield curve first inverted in early-December and the 10-year/fed funds rate slope is still inverted, signaling that gold miners will continue to outperform oil producers (yield curve shown on inverted scale, bottom panel, Chart 13). The near 100bps dive in real interest rates since late-December ties everything together and is a boon to bullion (and gold producers) that yields nothing (TIPS yield shown inverted, top panel, Chart 13). Meanwhile, bond volatility has spiked of late and the bottom panel of Chart 14 shows that historically the MOVE index has been joined at the hip with relative share prices. China (and Russia) has been aggressively shifting their currency reserves into gold, and bullion holdings are rising both in volume terms and as a percentage of total FX reserves. In marked contrast, oil demand is feeble and Chinese apparent diesel consumption that is closely correlated with infrastructure and manufacturing activity has tumbled. Taken together, the message is to expect additional gain in relative share prices (middle & bottom panels, Chart 15). Adding it all up, the global growth slowdown, declining real bond yields, missing inflation, rising policy uncertainty and a favorable relative demand backdrop suggest that there is an exploitable tactical trading opportunity in a long global gold miners/short S&P oil & gas E&P pair trade. Bottom Line: Initiate a tactical long global gold miners/short S&P oil & gas E&P pair trade on a three-to-six month time horizon with a stop at the -10% mark. Highlights Portfolio Strategy Business sector selling price inflation is sinking like a stone following the bond market’s melting inflation expectations, at a time when wage inflation continues to expand smartly. There are good odds that profit margins have already peaked for the cycle, and we reiterate our cyclically cautious overall equity market view. The souring global macro backdrop, rising policy uncertainty, melting real yields and a stampede into bonds all signal that it still pays to hold global gold miners as a portfolio hedge. Three key defense manufacturers’ demand drivers – global rearmament, a space race and cyber security – remain upbeat and will continue to underpin relative industry profitability. The “three hopes” rally, as we have coined it predicated upon a U.S./China trade deal, Chinese massive reflation and a fresh Fed easing cycle, is at risk of disappointment as all the good news is likely already priced into stocks. Stocks may suffer a buy the rumor sell the news setback as they did back in early-December right after the Argentina G20 meeting. Following up from last week’s charts 3-6 that generated higher-than-usual responses from clients, we were encouraged to broaden out these eighteen indicators and try to include some positive ones as it appeared that we may be cherry picking the data.1 Put differently, there must be some economic data series that would offset the grim U.S. macro backdrop we painted and likely aid the Fed in its looming easing cycle. This week we update our corporate pricing power table, highlight a safe haven materials subgroup, and an industrials bulletproof subindex. With regard to the 2018 stock market related fiscal easing boost, neither corporate tax rates would drop further in 2019 nor would buybacks hit the $1tn mark this year. Already, the Standard & Poor’s reported preliminary data that showed buybacks contracted sequentially by 7.7% in Q1/2019 (top panel, Chart 1).2 Retail sales and personal consumption expenditures (PCE) are indeed expanding, however retail sales have decelerated lately (top & second panels, Chart 2). In contrast, consumer sentiment and consumer confidence are contracting on a year-over-year (yoy) basis and the U.S. leading economic indicator is steeply decelerating near 2%/annum from almost 7% at the beginning of the year (middle, fourth & bottom panels, Chart 2). But, equity market internals suggest that some of these applications may not convert into home sales: relative homebuilders share price momentum is contracting (Chart 3). As a reminder we recently monetized relative gains of 10% in the S&P homebuilding index, since inception.3  Sticking with housing, new median single family home prices remain 10% below their 2017 zenith, and the Case-Shiller 20-city index growth rate hit the zero line recently on a month-over-month basis. New home sales are in contraction territory (Chart 4). Chart 3Are Cracks Forming… Are Cracks Forming… Are Cracks Forming… Chart 4…In The Housing Market? …In The Housing Market? …In The Housing Market?   On the labor front, while the unemployment rate and unemployment insurance claims are both at generationally low levels, it will be extremely difficult for either of these labor market series to fall significantly from current levels. In contrast, there are rising odds that the deteriorating credit quality backdrop will soon infect the labor market (top & second panels, Chart 5). Already, “jobs are hard to get” confirming that the unemployment rate cannot fall much further from current levels (middle panel, Chart 5). Not only is credit quality deteriorating at the margin, but also loan growth is decelerating with our credit impulse diffusion indicator falling below the boom/bust line (fourth & bottom panels, Chart 5). U.S. manufacturing, the most cyclical part of the U.S. economy, is under intense pressure. The U.S./China trade tussle is the culprit. Industrial production and capacity utilization petered out last year in September and November, respectively (top & second panels, Chart 6). Chart 5Could The Labor Market Sour Next? Chart 6Manufacturing Has No… Manufacturing Has No… Manufacturing Has No…   Chart 7…Pulse …Pulse …Pulse Durable goods orders are not showing any signs of a turnaround with overall orders flirting with the zero line and core orders contracting (third panel, Chart 6). Total business sales-to-inventories are stuck in the contraction zone (bottom panel, Chart 6). Manufacturing survey data series are all in a synchronous meltdown. Seven regional Fed manufacturing surveys are all sinking (Chart 7). Such broad-based weakness bodes ill for the upcoming ISM manufacturing survey print (we went to print on Friday after the market close, and as a reminder we observed Canada Day yesterday).   The ISM manufacturing new orders-to-inventories ratio sits right at one, warning that more profit trouble looms for the SPX (bottom panel, Chart 1). Keep in mind that typically the ISM manufacturing survey pulls down the ISM services one, as the former represents the most cyclical parts of the U.S. economy. Both are currently contracting on a yoy basis (Chart 8). Adding it all up, the negative economic data clearly dominate and only a handful of data series remain standing. The final tally on these indicators is fifteen negative and five positive (Chart 9). We are still awaiting a turn in the majority of the data to confirm the economy is on a solid footing. Currently, the GSCAI is steeply decelerating, warning that SPX profit growth will surprise to the downside in coming quarters (top panel, Chart 10).  Thus, we reiterate that a cyclically (3-12 month horizon) cautious equity market stance is still warranted. This is U.S. Equity Strategy’s view, which stands in contrast to the sanguine equity BCA House View. This week we update our corporate pricing power table, highlight a safe haven materials subgroup, and an industrials bulletproof subindex. Corporate Pricing Power Update U.S. Equity Strategy’s corporate sector pricing power proxy has sunk further since our last update three months ago, and is now deflating 1.1%/annum. Chart 11 shows that the last time the business sector was mired in deflation was during the 2015/16 manufacturing recession. Chart 11Profit Margin Trouble To Persist Profit Margin Trouble To Persist Profit Margin Trouble To Persist However, the big difference between now and 2015/16 is that wages are currently expanding at a healthy clip, warning that the corporate sector margin squeeze will not abate any time soon. Granted, unit labor costs are indeed contracting on the back of a surge in productivity, and may thus provide a partial offset. SPX margins have been contracting for two consecutive quarters and sell-side analysts forecast that they will contract for another two. Our margin proxy corroborates this grim sell-side profit margin expectation, and similar to the 2015/2016 episode is firing a margin squeeze warning shot (bottom panel, Chart 11). Digging beneath the surface, our corporate pricing power proxy is revealing. As a reminder, we calculate industry group pricing power from the relevant CPI, PPI, PCE and commodity growth rates for each of the 60 industry groups we track. Table 2 also highlights shorter term pricing power trends and each industry's spread to overall inflation. Two thirds of the industries we cover are lifting selling prices, but only a quarter are raising prices at a faster clip than overall inflation. On a selling price inflation trend basis, 81% of the industries we cover are either flat or in a downtrend (Table 2). Table 2Industry Group Pricing Power Waiting For Godot Waiting For Godot There is only one commodity-related industry in the top ten, a sea change from our late-March update when the commodity complex dominated the top ranks occupying six spots (Table 2). Interestingly, industrials have a healthy showing in the top sixteen spots with five entries. On the flip side, energy-related industries continue to populate the bottom of the ranks as WTI crude oil is still deflating from the October 2018 peak. In sum, business sector selling price inflation is sinking like a stone following the bond market’s melting inflation expectations, at a time when wage inflation continues to expand smartly. There are good odds that profit margins have already peaked for the cycle, and we reiterate our cyclically cautious overall equity market view. Glittering Gold On March 4th, 2019 we reiterated our view that it still made sense to hold an above benchmark allocation to gold equities as a portfolio hedge.4 While our overweight position is in the red since inception, it has recouped 15% versus the broad market since our early-March update, and more gains are in store in the coming months. When global growth is in retreat investors bid up the price of the safe-haven shiny metal which in turn pulls global gold miners higher. The opposite is also true. Chart 12 shows this inverse relationship gold mining equities have with global growth. In more detail, relative share prices move inversely with the global manufacturing PMI (PMI shown inverted, Chart 12). Chart 12Gold Miners Benefit From… Gold Miners Benefit From… Gold Miners Benefit From… Currently, economists, tracked by Bloomberg, have been aggressively decreasing their estimates for 2019 global real GDP growth, down 50bps year-to-date to 3.3% (bottom panel, Chart 13). Similarly, the global ZEW economic sentiment survey has collapsed to levels last hit during the great recession (top panel, Chart 14). Chart 13…Global Growth… …Global Growth… …Global Growth… Chart 14…Slowdown …Slowdown …Slowdown   Tack on the sustained increase in global policy uncertainty with trade wars, Iranian sanctions, Brexit and Italian politics to name a few, and global gold miners are in the pole position (top panel, Chart 13). As a result, global equity risk premia have come out of hibernation and signal that the gold mining rally has more legs (middle panel, Chart 14). This souring global macro backdrop has dealt a blow to global real yields that are melting. Given that gold equities sport a low dividend yield, they are primary beneficiaries of this disinflationary global economic backdrop (real yield shown inverted, middle panel, Chart 13). Such a stampede into negative yielding bonds has been a boon to global gold mining stocks (Chart 15). This investor risk aversion is also evident in the total return stock-to-bond (S/B) ratio: bonds have been outperforming equities since late-September 2018. Since the early 1990s, relative share prices have been moving in the opposite direction of the S/B ratio, and the current message is to expect more gains in the former (S/B ratio shown inverted, Chart 16). The upshot is that gold is priced in U.S. dollars similar to the broad commodity complex and tends to rise in price when the greenback depreciates and vice versa. A lower trade-weighted dollar will also boost relative share prices (U.S. dollar shown inverted, bottom panel, Chart 14). Finally, while relative share prices are slightly overbought, relative valuations remain in the neutral zone (Chart 17). In sum, the souring global macro backdrop, rising policy uncertainty, melting real yields and a stampede into bonds all signal that it still pays to hold global gold miners as a portfolio hedge. Bottom Line: We remain overweight the global gold mining index. The ticker symbol for the global gold mining exchange traded fund is: GDX: US. Defense Delivers Recent M&A news in the aerospace & defense sector with UTX bidding for RTN was initially cheered by investors, but President Trump signaled that such a deal would decrease competition in the sector and U.S. regulators would block it. Irrespective of the outcome of this deal, we remain overweight the pure-play BCA Defense Index on a structural basis and also reiterate its high-conviction overweight status. Three key pillars will sustain the upbeat sales and profit backdrop for defense stocks. In sum, the souring global macro backdrop, rising policy uncertainty, melting real yields and a stampede into bonds all signal that it still pays to hold global gold miners as a portfolio hedge. First, the global arms race is alive and well and any governments seeking to augment their defense capabilities have to solicit the U.S. defense manufacturers. U.S. defense spending is rising at a healthy clip representing the major source of revenue growth for the industry (Chart 18). Defense capital goods orders have taken off and backlogs are at the highest level since 2012. The industry’s shipments-to-inventories ratio is also probing decade highs and weapons exports are near all-time highs (Chart 19). Chart 18Defense Spending Remains Upbeat Defense Spending Remains Upbeat Defense Spending Remains Upbeat Chart 19Healthy Operating Metrics Healthy Operating Metrics Healthy Operating Metrics   Second, there is a space race going on with China and India working on manned missions to the moon, but recently President Trump signaled that he would like to beat both of these countries to the moon and in outer space. The defense industry also benefits when global space related demand is on the rise. Finally, cyber security remains a global threat and governments are serious about fighting it off decisively given the sensitivity of the data that cyber criminals are after. While defense stocks are not pure-play software outfits combating cyber criminals, recent industry tuck in acquisitions include such software companies in order for defense contractors to offer one-stop shop solutions to governments. Netting it all up, three key defense manufacturers’ demand drivers – global rearmament, a space race and cyber security – remain upbeat and will continue to underpin relative industry profitability. With regard to the financial health of the sector, balance sheets are pristine with net debt-to-EBITDA registering below the broad non-financial equity market and below 2x. Interest coverage is sky high at over 10x, again trumping the broad market. On the return on equity (ROE) front, defense stocks have the upper hand trading at an all-time high ROE of 39% or more than twice the broad market ROE (Chart 20). Looking at the valuation backdrop, relative valuations have corrected recently and defense equities no longer command a premium versus the overall market on both an EV/EBITDA and P/E basis (second & bottom panels, Chart 21). Highlights Portfolio Strategy Macro headwinds, deficient demand along with rising chemicals stockpiles that have dealt a blow to industry pricing power warn that chemicals stocks are on the verge of a breakdown. Downgrade to a below benchmark allocation. At the margin deteriorating domestic conditions, along with a sustained softness in global growth indicators that are prone to an additional setback given the rising trade policy uncertainty suggest that it is prudent to move to the sidelines on the long materials/short utilities pair trade. Table 1 Consolidation Consolidation Feature The SPX suffered its first 5% pullback for the year early last week, and now that President Trump has opened Pandora’s Box, there are high odds that equities will continue to seesaw, at least, until the late-June G20 meeting when the heads of states meet again. Since early-March we have been, and remain, cautious on the short-term equity market outlook as a slew of our tactical indicators have soured. Chart 1 shows three additional non-confirming equity market breakout indicators that are exerting downward pull on the SPX. Stock correlations have increased (shown inverted, top panel, Chart 1), junk spreads have widened (shown inverted, middle panel, Chart 1) and the NYSE’s FANG+ Index has run out of steam (bottom panel, Chart 1). Now the risk is, as we first highlighted in the middle of last week, that the back half of the year global growth reacceleration phase goes on hiatus as this trade policy uncertainty further shatters CEO confidence and global exports remain downbeat (Chart 2). Not only did the ISM’s manufacturing new orders-to-inventories ratio breach parity, but also BCA’s boom/bust indicator took a turn for the worse (Chart 3). Importantly, while a lot of ink is spent on how the U.S. economy is beyond full employment, labor markets are tight and the output gap has closed, resource utilization has petered out – interestingly at a lower high compared with the previous two peaks. This backdrop points to more stock market turmoil in the coming months, similar to the mid-2015 message (Chart 4). Keep in mind that the two ultimate “risk off” indicators we track remain tame and underscore that investor complacency remains elevated: the TED spread is at 16bps and the Japanese yen has barely budged of late. This is worrying and suggests that investors expect a positive U.S./China trade resolution (USD/JPY shown inverted, Chart 5). While the Fed has taken down the median dots and projects no hikes for the rest of the year and a single hike next year, the message from the bond market is diametrically opposite. Thus, we are de-risking our portfolio and this week we are downgrading a deep cyclical sector to neutral and also closing an explicit cyclical/defensive pair trade. Chart 6 shows that over 40bps of cuts are priced in by May 2020, according to the OIS curve. Historically, this has been an excellent leading indicator of the annual delta in the fed funds rate. Our takeaway is that the Fed remains the only game in town and were another mini-riot point to occur, then the Fed would not hesitate to step in and put a floor under the equity market. Chart 6The Bond Market Has The Stock Market’s Back The Bond Market Has The Stock Market’s Back The Bond Market Has The Stock Market’s Back In sum, the risks are rising for a prolonged consolidation phase in equities on the back of a trade war escalation that pushes out the global growth recovery to early-2020. Thus, we are de-risking our portfolio and this week we are downgrading a deep cyclical sector to neutral and also closing an explicit cyclical/defensive pair trade. Chemical Reaction We have been on the sidelines on the heavyweight S&P chemicals index of late (it comprises 74% of the S&P materials sector), but factors have now fallen into place and warrant a below benchmark allocation. First, global macro headwinds will continue to weigh on this deep cyclical index as the risk of a full blown trade war will likely take a bite out of final demand. Chemical producers garner 60% of their revenues from abroad (a full 20 percentage points higher than the SPX) and thus are extremely sensitive to the ebbs and flows of emerging markets economic growth in general and China in particular. Adding it all up, macro headwinds, deficient demand along with rising chemicals stockpiles that have dealt a blow to industry pricing power warn that chemicals stocks are on the verge of a breakdown. Chart 7 shows that U.S. chemical products exports are contracting and if the greenback sustains its recent upward trajectory given heightened global trade policy uncertainty, further global market share losses are likely at a time when the overall chemicals market will be shrinking. With regard to China specifically, the recent drop in the credit impulse is far from reassuring (bottom panel, Chart 3) and, assuming that the Chinese authorities will await a riot point prior to really opening up the credit spigots, more pain lies ahead for U.S. chemical exports. Second, the picture is not brighter on the domestic front. Importantly, the American Chemical Council’s Chemical Activity Barometer is nil, warning that domestic end-demand is also ailing (Chart 8). Finally, a number of other operating metrics are languishing. Chemicals railcar loads are outright contracting and the softening ISM manufacturing survey points to further downside in the coming months (middle panel, Chart 9). The chemicals shipments-to-inventories ratio is also in contraction territory as this downbeat demand has been met with a buildup in inventories both at the wholesale and manufacturing levels. As a result, a liquidation phase has ensued and chemicals selling prices have sunk into the deflation zone (middle & bottom panels, Chart 10). Bottom Line: Trim the S&P chemicals index to underweight. Given the 74% weight chemicals stock have in the S&P materials sector, this move also pushes the S&P materials sector’s (Chart 11) weight to neutral from overweight, and we crystalize modest losses of 5.2% in this niche deep cyclical sector. Chart 11Trim Materials Back Down To Neutral Trim Materials Back Down To Neutral Trim Materials Back Down To Neutral Materials/Utilities: Move To The Sidelines While we were early in identifying a reflationary impulse from the Chinese authorities and put on an explicit cyclicals/defensives pair trade to capitalize on this opportunity at the end of January, the long materials/short utilities pair trade has failed to live up to its expectations, and today we recommend moving to the sidelines. Such a move is part of our de-risking of the portfolio given the rising global macro headwinds on the horizon we identified earlier. More specifically on the domestic front, our Economic Impulse Indicator (EII) suggests that beneath the surface some cracks are appearing in the U.S. economy. The EII encapsulates six parts of the U.S. economy and on a second derivative basis, softness is apparent (top panel, Chart 12). The ISM manufacturing survey corroborates this message and is also flirting with the boom/bust 50 line, signaling that it is prudent to take some risk off the table (bottom panel, Chart 12). The bond market is sniffing out this deteriorating domestic backdrop and the recent 25bs drop in the 10-year Treasury yield has breathed life into utilities and sucked the oxygen out of materials. Fixed income proxies are also benefiting from the drubbing in Citi’s Economic Surprise Index to the detriment of growth-sensitive deep cyclicals. The melting stock-to-bond ratio reflects all these domestic forces and warns against preferring materials to utilities stocks (Chart 13). Already, our Global Activity Indicator has lost its spark, underscoring that global export volumes will continue to contract. King Dollar is also flexing its muscles, especially versus vulnerable twin deficit emerging market countries which saps economic growth. Tack on the derivative deflationary effect the appreciating greenback has on the commodity complex and materials stocks are at a great disadvantage versus domestic focused utilities (Chart 14). A number of additional global growth indicators are waning and signal that relative profitability will move in favor of utilities and at the expense of materials in the coming months. BCA’s global synchronicity indicator, which gauges the number of countries with a PMI above versus below 50 is sinking like a stone. In fact, the overall global manufacturing PMI is just barely above the expansion/contraction line and global industrial production is decelerating. All of this is a net negative for the deep cyclical materials sector, but a net positive for defensive utilities stocks that sport nil foreign sales exposure (Chart 15). Likely, most of the bad news is reflected in bombed out relative valuations and oversold technicals. This actually also prevents us from fully reversing the trade and buying utilities at the expense of materials. A move to the sidelines is more appropriate (Chart 16). At the margin deteriorating domestic conditions, along with a sustained softness in global growth indicators that are prone to an additional setback given the rising trade policy uncertainty suggest that it is prudent to move to the sidelines on the long materials/short utilities pair trade. Highlights As long as Chinese policymakers remain committed to their anti-pollution campaign, we believe high-grade iron ore prices will remain supported by demand from newer steelmaking technologies. A continuation of the much-needed consolidation in steelmaking capacity in China – wherein larger, more efficient operators force their less competitive rivals from the market – will reinforce this trend (Chart of the Week). Chart of the WeekChina's Steel Sector Will Continue Consolidating China's Steel Sector Will Continue Consolidating China's Steel Sector Will Continue Consolidating Over time, the iron ore market will resemble other developed markets – e.g., crude oil – where higher- and lower-grades of the commodity are regularly traded against each other (Chart 2). As this develops, hedgers and investors will be able to fine tune exposures with greater precision, and prices from these markets will better reflect supply-demand fundamentals. The central and local governments also will have a valuable window on how policy is affecting fundamentals as they pursue their “blue skies” policies. We are initiating tactical spread, getting long spot high-grade 65% Fe vs. short spot 62% Fe at today’s Custeel Seaborne Iron Ore Price Index levels, consistent with our view.1 Chart 2Iron Ore Spread Markets Will Continue To Develop Iron Ore Spread Markets Will Continue To Develop Iron Ore Spread Markets Will Continue To Develop Highlights Energy: Overweight. The Trump administration is reviving the Monroe Doctrine with its demand Russia remove its troops and advisors from Venezuela immediately, based on comments by the U.S. National Security Advisor John Bolton. In addition, a “senior administration official” said waivers for eight of Iran’s largest crude oil importers could be allowed to expire May 4, and that the administration is considering additional sanctions against Iran.2 Brian Hook, the special U.S. envoy for Iran, this week said three of eight countries granted waivers to U.S. sanctions agreed to take oil imports to zero.3 In a related development, OPEC crude oil output fell to a four-year low of 30.4mm b/d in March, according to a Reuters’s survey, as Venezuelan output falls and Saudi Arabia continues to over-deliver on its production cuts. Base Metals: Neutral. Codelco’s mined copper ore output fell to 1.8mm MT last year, down 1.6% vs. 2017 levels. This took refined output down almost 3% to 1.7mm MT, according to Metal Bulletin. The Chilean state-owned company cited reduced ore content in its mined production as a reason for the decline. MB’s copper treatment and refining charges index for the Asia Pacific region is at its lowest level since March 26, 2018, reflecting the lower concentrate supplies. We remain long spot copper on the back of low inventories, and an expected recovery in demand. Precious Metals: Neutral. Strength in equities has taken some of the luster off gold’s rally in the near term as investors move to increase stock exposures, but we continue to favor gold as a portfolio hedge and remain long. Agriculture: Underweight. USDA’s corn planting intentions report released last week came in much stronger than earlier estimates. Corn and soybeans traded lower following the release of the report, but recovered some this week on the back of positive news from Sino - U.S. trade talks. The USDA estimated farmers intended to plant 92mm acres of corn, and 85mm acres of soybeans this year. Ahead of the report, a Farm Bureau survey estimated corn and soybean acreage would average 91.3mm acres of corn and 86.2mm acres of beans. Trade Recommendations: Our 1Q19 trade recommendations were up an average of 41% at end-March (Quarterly Performance Table below). Including recommendations that were open at the beginning of 1Q19, the average was 31%. Feature China’s push to reduce pollution in its steelmaking sector will continue to support demand for Brazil’s high-grade ores – i.e., ores with iron (Fe) content higher than 65%. Transitory Brazilian iron ore supply losses notwithstanding, China’s push to reduce pollution in its steelmaking sector will continue to support demand for Brazil’s high-grade ores – i.e., ores with iron (Fe) content higher than 65%. This will allow the continued development of an active spread market, not unlike spread markets in commodities like oil, which will expand hedging and trading opportunities for producers, consumers and investors (Chart 2). Older, more polluting steelmaking technology in China will continue to be replaced by plants that favor Brazil’s high-grade ores, then Australia’s benchmark-type grades (62% Fe), then, as a last resort, the lower quality domestic ores. In a steelmaking market still suffering significant overcapacity, we expect policymakers will, at some point, discover the benefit of letting markets forces do the work of forcing older technology offline, as happened with the country’s domestically produced lower-quality iron ore, which has lower iron content and higher impurities than Brazilian and Aussie imports.4 We believe growth in China’s steel and steel products demand – hence iron ore demand – likely has peaked and is in the process of flattening or declining slightly, which will alter the composition of iron ore imports and tilt them in favor of high-grade Fe imports from Brazil over the next 3 - 5 years (Chart 3). This leveling off in steel demand growth will put a premium on more efficient technology to meet future demand, particularly with the pollution constraints that will, we believe, be an enduring feature of this market.5 Chart 3China's Steel Demand Growth Likely Has Peaked China's Steel Demand Growth Likely Has Peaked China's Steel Demand Growth Likely Has Peaked Impurities found in lower-grade iron ore raise steelmaking costs by increasing unwanted mineral build-ups in blast furnaces, increase pollution and lower mills’ efficiency.  With inventories re-building following the winter steelmaking hiatus in China, imports will continue to grow market share at the expense of indigenous lower-quality ores (Chart 4). Imports from Australia, which mostly price to the 62% Fe benchmark, will continue to grow, but we strongly believe that in China’s post-anti-pollution-campaign market, Brazilian imports will see growth increasing (i.e., the 2nd derivative) at a higher rate (Chart 5). This is particularly important when it comes to keeping costs under control – impurities found in lower-grade iron ore raise steelmaking costs by increasing unwanted mineral build-ups in blast furnaces, increase pollution and lower mills’ efficiency. Extended Output Cuts Favor High-Grade Ores The biggest reason supporting our view high-grade iron ores will continue to grow market share at the expense of lower-quality domestic supply and benchmark 62% Fe material is the recent behavior of the central government and local governments vis-a-vis pollution. Both have shown they are not averse to extending operating restrictions on high-polluting industrial plants, even in provinces where steelmaking is a large employer. Last year, major steel producing regions– Hebei, Jiangsu, Shandong, Liaoning – increased production during the winter months, likely driven by higher margins at the steelmakers (Chart 6). This indicates compliance with anti-pollution regulations fell significantly (Chart 7). In turn, this led to higher pollution, according to the latest available data from China’s National Environmental Monitoring Centre, which shows concentrations of particulate matter 2.5 micrometers or less in diameter (i.e., PM2.5) rose again this year (Chart 8). Chart 6Higher Margins, Higher Output Higher Margins, Higher Output Higher Margins, Higher Output Chart 7 Consequently, Chinese authorities decided to tighten anti-pollution measures by extending production cuts beyond the heating season into 3Q and 4Q19.6 Furthermore, the top producing city, Tangshan, in the province of Hebei extended its most elevated level of smog alert on March 1 and deepened production cuts to 70% from 40%, with reported cases of complete operations being halted. Going forward, China’s environment ministry said winter restrictions will be extended for a third year during the 2019-2020 winter period. As we argued last year, winter curbs likely will become a permanent feature of China’s steelmaking landscape. Combined with China’s steel de-capacity reforms, iron ore and steel markets will continue to evolve to a less-polluting presence in the country.7 As a consequence, IO grade and form differentials are now crucial input in our analysis.8 We believe a wider than usual premium will remain until new high-grades and pellets supplies come on line in the next few years. Credit Stimulus Vs. Battle For Blue Skies The reversal in China’s credit cycle and in the Fed’s monetary policy stance will be supportive of steel and iron ore prices going forward. In fact, our credit cycle proxy suggests global industrial activity will increase in the next few months (Chart 9).9 Additionally, our geopolitical strategists’ base case suggests a resolution of the Sino-U.S. trade war likely will occur this year. This will support EM income growth, which will stimulate commodity demand generally at the margin. Chart 9Upturn in China's Credit Cycle Will Support Iron Ore Prices Upturn in China's Credit Cycle Will Support Iron Ore Prices Upturn in China's Credit Cycle Will Support Iron Ore Prices We believe China’s credit cycle bottomed in 1Q19 and that Chinese authorities will modestly increase stimulus in 2H19.10 As discussed previously, we do not expect this new round of stimulus to be as large as previous rounds; China’s economy is in better shape now than it was at the start of previous expansionary credit cycles, hence the magnitude of the stimulus needed to revive the economy is lower. Nonetheless, this stimulus will be sufficient to strengthen China’s and EM’s steel-intensive activities in the coming months. As long as China maintains its anti-pollution drive, high-grade iron ore will continue to grow market share. Historically, these sectors correlated positively with the 62% Fe content benchmark (Chart 10). However, the expected stimulus works against Beijing’s critically important battle for blue skies. A revival of China’s industrial activity would increase PM2.5 concentrations above targets. Chart 10China's Stimulus Will Stoke Iron Ore Demand China's Stimulus Will Stoke Iron Ore Demand China's Stimulus Will Stoke Iron Ore Demand These constraints, we believe, mean China’s policymakers will have to incentivize steelmakers to favor lower-polluting high-grade iron ore (Fe > 65%), in order to maximize steel output subject to their emissions target. This will widen the form and grade premiums ahead of next year’s winter period. Bottom Line: As long as China maintains its anti-pollution drive, high-grade iron ore will continue to grow market share, as steelmakers upgrade their technology and inefficient mills are shuttered. This will favor Brazilian exports going forward, and we expect the rate of growth in these imports to increase. In line with our view, we are opening a long 65% Fe spot vs. a short 62% Fe spot position at tonight’s close. This is a tactical position, but could easily become a strategic recommendation.   Robert P. Higher Fe content reduces production cost and pollution per unit of steel output. The higher the quality, the higher the volume of steel produced relative to energy consumed. The current global benchmark iron ore is 62% Fe, but China’s evolution to a less-polluting steelmaking sector will raise the importance of higher-grade markets. Form premium: A steelmaker’s blast furnace typically consumes iron ore in pellets, fines or lumps combined with coking coal. Fines are the most common form of iron ore, and account for ~ 75% of total seaborn IO market. This form cannot be directly fed in the blast furnace and requires an extra sintering step. Sintering is highly polluting and coal-intensive process that compresses fines into a more useable form. This process is usually conducted on-site at steel mills. On the other hand, lumps and pellets are direct feedstock and therefore completely avoid the highly polluting sintering step. Both types of premium are primarily affected by environmental policies in consuming countries, coke prices and steelmills’ profitability. 9      Modeling historical iron ore prices remains difficult because of the short sample available for spot iron prices – i.e., the benchmark 62% Fe. Before 2009, iron ore prices were determined using a producer pricing system. Once a year, prices were negotiated by miners and steelmakers and would be fixed for the remaining of the year. Given that iron ore supply was plentiful relative to demand, prices were fairly stable and this mechanism was used for over four decades. The rapid rise of emerging economies – mainly China – during the 2000s forced the pricing system to adjust toward a spot-market pricing system. The short spot-price time series available for analysis increases the distortion of policy-driven exogenous shocks like China’s de-capacity and winter restriction policies. Highlights U.S. growth remains robust, despite some temporary softness in recent months. Ex U.S., growth continues to fall but, with China probably now ramping up monetary stimulus, should bottom in the second half. Central banks everywhere have turned more dovish, partly in an attempt to push up inflation expectations. The combination of resilient growth and easier monetary policy should be good for global equities. We remain overweight equities versus bonds. Bond yields have fallen sharply everywhere. However, with U.S. inflation still trending up, and central banks unlikely to turn any more dovish this year, yields are unlikely to fall much further in 2019. We recommend a slight underweight on duration. We remain overweight U.S. equities, but are on watch to upgrade the euro zone and Emerging Markets when we have stronger conviction about China’s stimulus. Given structural headwinds in both Europe and EM, this would probably be only a tactical upgrade. We have been tilting our equity sector recommendations in a more cyclical direction, last month raising Industrials and Energy to overweight. We also prefer credit over government bonds within the fixed-income category, though we warn that spreads will not fall much further given weak corporate fundamentals. Feature Recommended Allocation Quarterly - April 2019 Quarterly - April 2019 Overview Don’t Fight The Doves The performance of risk assets essentially comes down to a battle between growth and monetary policy/interest rates. Last September, despite the fact that global economic growth was clearly slowing, the Fed sounded hawkish; this triggered an 18% drop in global equities in Q4. But, since late last year, all major developed central banks have turned more dovish, culminating in March’s decision of the ECB to push back its guidance for its first rate hike, and the FOMC’s wiping out its two planned hikes for 2019. But, at the same time, U.S. economic growth is showing resilience, and we see the first “green shoots” of a cyclical pickup in growth outside the U.S. This is an environment in which risk assets should continue to perform well. Why did the Fed back off? The most likely explanation is that it wants to give itself more room to act come the next recession. Inflation expectations have become unanchored, with 10-year breakevens over the past decade steadily below a level that would be consistent with the Fed achieving its 2% core PCE inflation target in the long run. In the period since the Fed formally introduced this (supposedly “symmetrical”) target in 2012, it has exceeded it in only four months (Chart 1). Around recessions over the past 50 years, the Fed has on average cut rates by 655 basis points (Table 1). It sees little risk, therefore, in letting the economy “run a little hot” and allowing inflation to rise somewhat above 2%. This would reanchor expectations, and eventually get nominal short- and long-term rates higher before the next recession. An easing of financial conditions since the beginning of the year should help to keep U.S. GDP growth above trend at around 2.0-2.5% this year (Chart 2). Most notably, interest-rate sensitive areas of the economy that were under pressure last year, especially housing, are showing signs of bottoming (Chart 3). Consumption also should be robust, given strong wage growth, consumer confidence close to historic record high levels, and amid no signs of a deterioration in the labor market (Chart 4). These have underperformed year-to-date despite the strong risk-on market. China’s nascent reflationary stimulus will decide the timing and level of conviction of this shift. As we explain in detail on page 6, we think the jury is still out on whether China is injecting liquidity on anything like the same scale as it did in 2016. Even if it is, historically it has taken six to 12 months before the effect showed through via a rebound in global trade, commodity prices, and other China-related indicators. The first early signs of a bottoming are emerging: Chinese fixed-asset investment and the Caixin Manufacturing PMI beat expectations last month, the German ZEW Expectations indicator has started to recover, and the diffusion index of the Global Leading Economic Indicator (which often leads the LEI itself by a few months) has picked up (Chart 5). We are on watch to shift our allocation1 but, given the long-term structural headwinds against both Europe and EM, we need to be more convinced about the strength of Chinese stimulus before doing so. The seeds of recession are sown in expansions. Eventually, we see the newly dovish Fed falling behind the curve. The Fed Funds Rate is still below the range of estimates of the neutral rate – hard though this is to estimate in real time (Chart 6). If the economy remains as strong as we expect, sometime next year inflation could begin rising to uncomfortable levels (and asset bubbles start to be of concern), which would push the Fed back into hiking mode. Given that the market is pricing in Fed rate cuts, not hikes, and that the Fed can hardly sound any more dovish than it does now without moving to an outright easing path, it seems to us that long-term rates are very unlikely to fall from here (Chart 7). Can The Fed Get Any More Dovish Than This? In this environment, therefore, we continue to expect global equities to outperform bonds over the next 12 months. However, a recession is possible in 2021 triggered by the Fed late next year needing to put its foot abruptly on the brake.   What Our Clients Are Asking Chart 8Ex-U.S. Equities Driven By China Stimulus Ex US Equities Driven By China Stimilus Ex US Equities Driven By China Stimilus When Is The Time To Switch Allocations To Europe And EM? It is slightly surprising that the 12% rally in global equities this year has been led by the low-beta U.S., up 13%, rather than Europe (up 9%) or emerging markets (up 9% - and much less if the strong Chinese market is excluded). Is it time to switch to these underperforming, more cyclical markets? Our answer is, not yet. Global growth ex-U.S. continues to weaken. It is likely to bottom sometime in the second half, as a result of Chinese growth stabilizing. However, the jury is still out on whether the increase in Chinese credit creation in January was a one-off, or major policy reversal. Even if it is the latter, a revival in global growth (and cyclical markets) has typically lagged Chinese stimulus by 6-12 months (Chart 8, panel 1). There are also significant structural headwinds for both the euro zone and Emerging Markets which make us reluctant to overweight them unless there are clear cyclical reasons to do so. Both have lagged global equities fairly consistently since the Global Financial Crisis, with only brief outperformance during periods of economic acceleration, such as in 2016 and 2012 (panel 2). The euro zone remains challenged by its banking system. Loan growth has been stagnant for years, and banks remain undercapitalized relative to their U.S. peers, and highly fragmented (panels 3 and 4). Emerging markets are hampered by their high level of foreign-currency debt (which makes them highly sensitive to U.S. financial conditions), dependence on China, and lack of structural reform. We could see ourselves shifting our recommendation from the U.S. to the euro area and EM, and becoming outright bearish on the U.S. dollar (a counter-cyclical currency), over the coming months if we find confirmation of a bottoming of global cyclical growth and become more confident in the size of China’s stimulus. But given the structural headwinds, and the steady underperformance of these markets, we need stronger evidence first.   Chart 9Oil, Positioning, And Housing Oil, Positioning, And Housing Oil, Positioning, And Housing Why Is The 10-Year Bond Yield So Depressed? Despite U.S. equities rallying back to within 4% of a record high, the U.S. Treasury bond yield has fallen further this year (Chart 9, panel 1). Moreover, the 3-month/10-year yield curve has briefly inverted. Besides the Fed’s recent more dovish turn, what has depressed bond yields? We would pin the cause on the following factors: Dampened inflation expectations: Over the past few years the 10-year yield has been closely correlated with the oil price via inflation expectations. A temporary supply shock in Q4 caused oil prices to decline sharply. But tighter supply this year should allow the oil price to recover further. This should cause a rise in inflation expectation (panel 2). Trade positioning: Late last year,  speculative short positions in government bonds were at their highest levels since 2015. However, the Q4 equity selloff pushed investors to cover their positions; these are now close to neutral (panel 3). Home Sales: Housing data has been weak over the past few quarters, with both existing and new home sales declining. But there are now signs of recovery: mortgage applications have started to pick up, which should in turn push home sales higher (panel 4). This should also allow for a rise in bond yields. Our key take-away from March’s FOMC meeting, when the tone turned decidedly dovish, is that the Fed is focusing on re-anchoring inflation expectations, which should push nominal yields higher. We think the market is very pessimistic by pricing in 42 and 56 bps of rate cuts over the next 12 and 24 months respectively. It would take a significant further weakening of economic data to make the Fed’s stance turn even more dovish and for nominal yields to fall even further.   How Will U.S. Corporate Bonds Perform In The Next Recession? Historically high levels of U.S. corporate debt, as well as declining credit quality in the investment-grade space, have started to worry investors (Chart 10). Specifically, investors are worried that, when the next default cycle comes, a large portion of investment-grade debt will be downgraded to junk, forcing fund managers who are constrained to hold certain credit qualities to sell. These worries seem to be justified. Investment-grade bonds of lower credit quality tend to experience large increases in migration to junk status during credit recessions (Chart 11). Given the current composition of the U.S. investment-grade corporate bond universe, a credit recession would imply a downgrade to junk status of 4.6% of the index if we assume similar behavior to previous recessions. Depending on the speed of the selloff, such a downgrade could also have grave consequence for liquidity. According to the Securities Industry and Financial Markets Association (SIFMA), average daily turnover in the U.S. corporate bond market was 0.34% in 2018. Thus, it is not hard to envision a situation where forced selling could surpass normal levels of liquidity. However, it is hard to tell what would be the effect of such a fire-sale on credit spreads, given that they tend to widen in recessions regardless. While this asset class could perform poorly in the next recession, we don’t expect that its weakness will translate to the real economy. Leveraged institutions such as banks hold just 18% of corporate credit. Furthermore, despite being at all-time highs, U.S. nonfinancial corporate debt to GDP is still at a much healthier level than in other countries (Chart 12). A Value Rebound A Value Rebound Chart 14   Is It Time To Favor Value Over Growth Again? Since it peaked in May 2007, the ratio of global value to growth has attempted to rebound several times amid a sustained downtrend (Chart 13). Due to the cyclical nature and the neutral relative valuation of the value/growth indexes, we have preferred to use sector positioning (cyclicals vs. defensives) to implement a value/growth style tilt in our global portfolio since March 20162 (Chart 13, panel 1). Lately, we have received many requests on the topic of the value-versus-growth-ratio. After reaching a historical low in August 2018, the  value/growth ratio slightly rebounded in Q4 2018 before reversing some of its gains so far this year. Additionally, the value/growth valuation gap as measured by both price-to-book and forward P/E has reached a historically low level (Chart 13, panel 4). As we have often noted, the sector composition of both the value and growth indexes changes over time.2 Chart 14 shows the current sector weights of S&P Pure Value and Pure Growth Indexes.3 It’s clear that now a bet on Pure Value versus Pure Growth is essentially a bet on Financials (which account for 35% of the Pure Value index) versus Tech and Healthcare (which together account for 38% of the Pure Growth index) - see also Chart 13, panel 2. Given the cyclical nature of the value/growth ratio and also the sector concentration, it’s not surprising that the value/growth play is also a play on euro area versus U.S. equities (Chart 13, panel 3). Currently, we are neutral on Financials and Tech, while overweight Healthcare in our global sector portfolio, and we are putting the euro area on an upgrade watch (see page 14). Therefore, maintaining a neutral stance between value and growth is in line with our sector and country views. However, a close watch for a possible upgrade of value is also warranted given the extreme valuation measures.   Global Economy Overview: U.S. growth has slowed recently, though it remains more robust than in the more cyclical economies in Europe and emerging markets. Central banks almost everywhere have recently turned dovish. However, China’s increased monetary stimulus should help global growth bottom out in H2. This could lead the Fed and central banks in other healthy economies to return to a rate-hiking path. U.S.: The U.S. economy has been weak in recent months. The Citigroup Economic Surprise Index (Chart 15, panel 1) has collapsed, and the Fed NowCasts point to only 1.3-1.7% QoQ annualized GDP growth in Q1 (compared to 2.2% in Q4). But the slowdown is mostly due to the six-week government shutdown (which probably took 1% off growth), some seasonal adjustment oddities (which leave Q1 as the weakest quarter almost every year), and tighter financial conditions in H2 2018 which have now largely reversed. The manufacturing and non-manufacturing ISMs in February were  still healthy at 54.2 and 59.7 respectively. Consumption (propelled by strong employment growth and accelerating wages) and capex remain strong (panel 3). BCA expects GDP growth in 2019 to be around 2.0-2.5%, still above trend. Euro Area: The European economy continues to slow, driven by weak exports to emerging markets, troubles in the banking sector, and political uncertainty. Q4 GDP growth was only 0.8% QoQ annualized, and the manufacturing PMI has fallen to 47.6 (with Germany as low as 44.7). But there are some early signs of an improvement. The ZEW Expectations index for Germany has bottomed (Chart 16, panel 1), fiscal policy should boost euro area growth this year by around 0.5 percentage points, and wage growth has begun to accelerate. The key remains Chinese stimulus, whose positive effects should help European exports recover sometime in H2. Signs Of Bottoming In Global Ex-U.S.? Signs Of Bottoming In Global Ex-U.S.? Japan: Japan also remains highly dependent on a Chinese stimulus. Machine tool orders (the best indicator of capex demand from China) fell by 29% YoY in February. Despite stronger wage growth, now 1.2% YoY, inflation shows no signs of moving up towards the Bank of Japan’s target of 2%: ex energy and food CPI inflation is still only 0.4%. The biggest risk in 2019 is October’s planned consumption tax hike from 8% to 10%. Prime Minister Abe has said that he will cancel this only in the event of a shock on the scale of Lehman Brothers’ bankruptcy. The government has put in place measures to soften the impact (most notably a 5% rebate on purchases at small retailers after October 1 paid for electronically), but consumption is still likely to fall significantly. Emerging Markets: China seems to have ramped up its monetary stimulus, with total social financing in January and February combined up 12% over the same months last year. Recent data have shown signs of a stabilization of growth: the manufacturing PMI rebounded to 49.9 in February from 48.3, and fixed-asset investment beat expectations at 6.1% YoY in January and February combined. Nonetheless, the size of liquidity injection is likely to be smaller than in previous episodes such as 2016, since Premier Li Keqiang and the PBOC have warned of the risk of excessive speculation. Elsewhere, some emerging economies (notably Brazil and Mexico) have showed signs of recovery after last year’s deterioration, whereas others (such as South Africa, Indonesia, and Poland) continue to suffer. Interest rates: Central banks worldwide have generally turned more dovish in recent months, with the Fed and ECB both moving to signal no rate hikes this year. This has pushed down long-term rates globally, with 10-year bond yields falling below 0% again in Germany and Japan. However, with global growth likely to bottom over the next few months, rates may not stay at current depressed levels. U.S. inflation, in particular, continues to trend up, and the Fed’s target PCE inflation measure is likely to exceed 2% over coming months. We see the Fed turning more hawkish by year-end, and long rates globally more likely to rise than fall from current levels.   Global Equities Chart 17Watch Earnings Watch Earnings Watch Earnings Remain Cautiously Optimistic: We added risk in our January Portfolio Update4 by putting cash back to work in global equities, and then in the March Portfolio Update5 we reduced the underweight in EM equities and increased the tilt to cyclicals at the expense of defensives, to hedge against a continuing acceleration in Chinese credit growth. All these came after our risk reduction in July 2018.6 GAA’s portfolio approach has always been to take risks where they are most likely to be rewarded. BCA’s macro view is that global economic growth data is likely to be on the weak side in the coming months, but will pick up in the second half. This implies that equities are likely to rally again after a period of congestion within a trading range, supporting a cautiously optimistic portfolio allocation for the next 9-12 months. At the asset-class level, our positioning of overweight equities versus bonds while neutral on cash, reflects the “optimistic” side of our allocation. However, the rebound in global equities since the December sell-off has been driven completely by a valuation re-rating, while earnings growth has been revised down sharply. (Chart 17). As such, within global equities, our preference for low-beta countries (favoring DM versus EM, and favoring the U.S over the rest of DM) reflects the “cautious” aspect of our allocation. Our macro view hinges largely on what happens to China. There are signs that China may have abandoned its focus on deleveraging, yet it is too early to tell if it has switched back to a reflationary path. Therefore, our global equity sector overlay has a slight cyclical tilt by overweighting Industrials and Energy, which are among the main beneficiaries of Chinese reflationary policies or a positive resolution to U.S.-China trade negotiations. Chart 18Warming Up To The Euro Area Warming Up To The Euro Area Warming Up To The Euro Area Euro Area Equities: On Upgrade Watch We have favored U.S. equities relative to the euro area since July 2018.7 Since then, the U.S. has outperformed the euro area by 11% in USD terms and by 8% in local currency terms, with the difference being attributed to the weakness of the euro versus the U.S. dollar. Given BCA’s view on the global economy and the U.S. dollar, however, we are watching closely to switch our recommendation between the U.S. and euro area equities, for the following reasons: First, as shown in Chart 18, panel 1, the relative performance between the euro area and the U.S. is highly correlated with the EUR/USD exchange rate. BCA believes that the U.S. dollar is set for a period of weakness starting in the second half of the year,8 which bodes well for the outperformance of euro area equities. Second, relative earnings growth between the euro area and the U.S. is driven by the underlying strength of the economies, as represented by PMIs (panel 2). Both the relative earnings growth and relative PMI have stopped falling and have begun to bottom in favor of the euro area; Third, even though the euro area’s beta has been declining while that of the U.S. has increased, euro area beta is still higher than that in the U.S., making it more of a beneficiary of a global growth recovery; However, the relative valuation of euro area equities to their U.S. counterparts is now  neutral not at the extreme level which historically has been a good entry-point into eurozone  equities (panel 4).   Chart 19Becoming Less Defensive Becoming Less Defensive Becoming Less Defensive Global Sector Allocation: Gradually Becoming Less Defensive GAA’s sector portfolio took profits on its pro-cyclical positioning and went defensive in July 20189 and remained so until the March Monthly update10 when we upgraded Energy and Industrials to overweight from neutral, while downgrading Consumer Staples two notches to underweight from overweight (Chart 19). The upgrade of Industrials was mainly a hedge against further acceleration in China’s credit growth. But why did we upgrade Energy to overweight yet maintained an underweight in Materials? Long-term GAA clients know that, in terms of global sector allocation, we have structurally favored the oil-related Energy sector to the metals-related Materials sector since October 2016, because oil supply/demand is more global in nature while the supply/demand of metals, especially industrial metals, is closely linked to China (see also the Commodity section of this Quarterly on page 18). From a cyclical perspective, the relative performance of the two sectors has historically closely correlated with the relative prices of oil and metals, as shown in panel 2. This is not surprising because changes in forward earnings for the two sectors are also closely linked to change in the corresponding commodity prices (panels 3 and 4). BCA’s Commodity and Energy Strategy service has an overweight rating on oil and a neutral stance on metals, implying that the growth in the oil price will outpace that of metal prices, which suggests that the Energy sector will outperform the Materials sector (panel 2).   Government Bonds Maintain Slight Underweight On Duration. Global equities have recovered 16% since reaching the low of 2018 on December 24, yet the global bond yield has decreased by 21 bps over the same period. While the directional movement of bond yields is somewhat puzzling given such strong performance in equities (see page 7 for some explanations), it’s evident that the bond markets have been driven by the recent weakness in global growth (Chart 20, panel 3), and are pricing out any expectation of rate hikes over the coming year in major developed economies. Given the surprisingly dovish tone at the March FOMC meeting and BCA’s House View that global economic growth will rebound in the second half, bond yields are now highly exposed to any hawkish shift in central bank policies and any recovery in inflation expectations. As such, it’s still appropriate to maintain a slight underweight on duration over the next 9-12 months. Favor Linkers Vs. Nominal Bonds. Depressed inflation expectations have been one reason why global bond yields have decoupled from equities. However, the crude oil price, which closely correlates with inflation expectations, has stabilized. BCA’s Commodity & Energy Strategy service expects Brent crude to end 2019 at US$75 per barrel (Chart 21). This implies a significant rise in inflation expectations in the second half of the year, supporting our preference for inflation-linked bonds over nominal bonds. However, TIPS are no longer cheap. For those who have not already moved to overweight TIPS, we suggest “buying TIPS on dips”. Inflation-linked bonds (ILBs) in Australia and Japan are also still very attractive versus their respective nominal bonds. Overweighting ILBs in those two markets also fits well with our macro themes. So far, this has proven to be the right decision, as corporate bonds have generated excess returns of 90 basis points over duration-matched Treasuries. We based our positioning on the mounting evidence that global growth is turning up: credit impulses are starting to rebound in several major economies, monetary conditions have eased, and our diffusion index of global leading indicators has rebounded sharply, indicating that there remains tactical upside for global credit (Chart 22– panel 1 and 2). When will we close our tactical overweight? Our U.S. Bond Strategy Service has set a target for spreads of U.S. corporate bonds with different credit ratings. According to their targets, which denote the median spread typical of late-cycle environments, there is still some room for further spread compression in non-AAA credits (Chart 22 – panel 3 and 4). However, the upside is limited and, if spreads keep tightening, we will probably close our position by the end of Q2. On a cyclical horizon, the fundamentals of corporate health are still a headwind, with both the interest-coverage and liquidity ratio for U.S. investment-grade corporates standing near 10-year lows.11 Moreover, we expect these ratios to deteriorate further, as corporate profits will likely come under pressure due to increasing wage growth. Finally, we expect that the Fed will turn more hawkish by the end of 2019, turning monetary policy from a tailwind to a headwind. Thus, we recommend investors to remain overweight, but be ready to turn bearish in the back end of the year.   Commodities Chart 23Prefer Oil, Watch Metals Prefer Oil, Watch Metals Prefer Oil, Watch Metals Energy (Overweight): Stable demand, declining Venezuelan production due to U.S. sanctions, instability and possible outages in Libya, Iraq, and Nigeria, alongside the GCC’s commitment to cut output through year-end, should support oil prices and allow further upside (Chart 23, panels 1 & 2). While U.S. crude production is on the rise, bottlenecks in its export capabilities should limit market oversupply. Crude supply shocks should outweigh any slowdown in demand, specifically from emerging markets. BCA’s energy strategists expect Brent to average $75 and $80 throughout 2019 and 2020 respectively, and for the gap between WTI and Brent to narrow significantly. Industrial Metals (Neutral): China, the world’s largest consumer, still plays a big role in the direction of industrial metals. Year-to-date, metals prices have been supported partly by a more stable dollar. For now, we maintain a neutral stance until we see confirmation that Chinese stimulus will trigger further upside to metal prices perhaps in the second half. However, a lack of sustained Chinese demand, alongside weaker global growth over the next few months, would weigh down on metal prices (panel 3). Precious Metals (Neutral): Gold has reversed its downslide and rallied by over 10% from its Q4 2018 low. With the market pricing out any Fed rate hikes this year, rising inflation expectations, a weaker USD by year-end, and lower real rates should help gold outperform other commodities in this late-cycle phase. We recommend an allocation to gold as an inflation hedge, as well as a hedge against geopolitical risks (panel 4).     Currencies Chart 24The End Of The Dollar Bull Market The End Of The Dollar Bull Market The End Of The Dollar Bull Market U.S. Dollar: Our bullish stance on the dollar has proven to be correct, as the trade-weighted dollar has appreciated by 5% in the past 12-months thanks to the slowdown in global growth. However, the two reasons for the growth slowdown – Fed tightening and Chinese deleveraging – have started to ease. On March 20 the Fed revised its forward guidance to no rate hikes in 2019 and only one rate hike in 2020. Meanwhile, Chinese total social financing relative to GDP has bottomed, indicating that Chinese authorities have opted for a pause in their deleveraging campaign (Chart 24, panel 1). These developments will likely boost global growth and hurt the countercyclical greenback. Therefore, we recommend investors to slowly shift to a cyclical underweight on the dollar. Euro: Most of the factors that dragged the euro down last year are fading: political risk in Italy has eased, fiscal policy is moving from a headwind to a tailwind, and the relative LEI between the EU and the US has started to pick up (panel 2). Moreover, we see little scope for euro area monetary policy to turn any more dovish versus the U.S., since forward rate expectations currently stand near 2014 lows (panel 3). Thus, we expect the euro to be one of the best performing currencies this year. Yen: Easy monetary policy by global central banks will boost asset prices and reduce volatility, creating a risk-on environment that is typically negative for the yen (panel 4). Moreover, the IMF still projects Japan to have a negative fiscal drag of 0.7% this year, which will force the BoJ to prolong its yield curve control regime. As a result, we expect the yen to be one of the worst performing currencies this year.       Alternatives Intro: Investors’ allocation to alternatives is on the rise as we get closer to the end of the business cycle along with increasing realized volatility in traditional assets. In the alternatives assets space, we recommend thinking about allocations through three buckets: 1) return enhancers, means of outperforming traditional equity, fixed income, and mixed-asset strategies; 2) inflation hedges, means of preserving capital throughout periods of elevated inflation; and 3) volatility dampeners, means of reducing drawdowns and portfolio volatility during periods of market drawdowns. Return Enhancers: In our July and October 2018 Quarterly reports, we recommended investors trim back on PE allocations and reallocate towards hedge funds. Growing competition in the PE space has pushed up multiples. Given where the business cycle currently is, we favor macro hedge funds, as they tend to outperform in this sort of environment as well as in downturns and recessions (Chart 25, panel 1). Inflation Hedges: In our July 2018 Quarterly, we recommended investors pare back their real estate allocations, given the backdrop of a slowdown/sideways trend in the sector, and specifically within the retail segment. Given that the end of the current cycle is likely to be accompanied by elevated levels of inflation, we recommend clients to modestly allocate to commodity futures on the likelihood of a softer dollar and rising energy prices (panel 2). Volatility Dampeners: We continue to recommend both farmland and timberland since they have lower volatility than other traditional and alternative asset classes (panel 3). While timberland is more impacted by economic growth via the housing market, farmland has a near-zero correlation with economic growth. We do not favor structured products due to their unattractive valuations. Chart 25Prefer Hedge Funds Over Private Equity Prefer Hedge Funds Over Private Equity Prefer Hedge Funds Over Private Equity   Risks To Our View Our economic outlook is quite sanguine. What would undermine this scenario? Many investors have become nervous about the inversion of the U.S. yield curve. And we have shown in the past that an inversion of the 3-month/10-year yield curve has been a reliable indicator of recessions 12-18 months ahead.12 Its inversion in March, then, is a concern. But note that the indicator works only using a three-month moving average (Chart 26); the curve often inverted for a brief period without signaling recession. We expect long-term rates to rise from here, steepening the curve. But a prolongation of the current inversion would clearly be a worrying signal. The direction of China continues to play a key role in defining the macro picture. Our current allocation is based on the view that China is doing some monetary and fiscal stimulus but that, at the current pace, it will be much smaller than in 2016 (Chart 27). The weak response of money supply growth suggests, as Premier Li Keqiang has complained, that the liquidity is mostly going into speculation (note that A-shares have risen by 20% this year) rather than into the real economy. The March Total Social Financing data, released in mid-April, will give a better read of the degree of the reflation. If it is bigger than we expect, this would suggest a quicker shift into euro area and Emerging Market equities than we currently advocate. The U.S. dollar remains a key driver of asset allocation. The dollar is a counter-cyclical currency and, with global growth slowing, has continued to appreciate moderately this year (Chart 28). We see a weakening of the dollar later this year, when global growth picks up. But if this were to happen more quickly or dramatically than we expect – not impossible given the currency’s over-valuation and crowded long-dollar positions – EM stocks and commodity prices, given their strong inverse correlation with the dollar, could bounce sharply. A Modest Gold Portfolio Hedge Still Makes Sense A Modest Gold Portfolio Hedge Still Makes Sense Overweight Within our broad-based U.S. equity sector and subsector coverage, we continue to recommend a modest gold-related hedge via being overweight the global gold mining index (given that the S&P gold index only comprises a single stock) versus the MSCI All-Country World Index, expressed through the long GDX:US/short ACWI:US exchange traded funds. Globally there is a slowdown that has infected a number of economies and BCA’s calculated Global ZEW economic sentiment index has lit a fire under gold mining stocks (Global ZEW shown inverted, second panel). The longer the global soft-patch lasts, the longer Central Banks will remain on the sidelines or even ease monetary policy in order to rekindle growth. Moreover, the global policy uncertainty index is perking up given the ongoing U.S./China trade tussle (top panel), recent news of a no deal between the U.S. and North Korea and looming Brexit deadline. All of this underpins global gold stocks. Tack on the recent fear that gripped markets, and skyrocketing equity risk premia, and the ingredients are in place for additional gains in the relative share price ratio (bottom panel).
