Nickel

Highlights Rising CO2 emissions on the back of stronger global energy growth this year will keep energy markets focused on expanding ESG risks in the buildout of renewable generation via metals mining (Chart of the Week).   EM energy demand is expected to grow 3.4% this year vs. 2019 levels and will account for ~ 70% of global energy demand growth.  Demand in DM economies will fall 3% this year vs 2019 levels.  Overall, global demand is expected to recover all the ground lost to the COVID-19 pandemic, according to the IEA.  Rising energy demand will be met by higher fossil-fuel use, with coal demand increasing by more than total renewables generation this year and accounting for more than half of global energy demand growth. Demand for renewable power will increase by 8,300 TWh (8%) this year, the largest y/y increase recorded by the IEA.  As renewables generation is built out, demand for bulks (iron ore and steel) and base metals will increase.1  Building that new energy supply will contribute to rising CO2, particularly in the renewables' supply chains. Feature Energy demand will recover much of the ground lost to the COVID-19 pandemic last year, according to the IEA.2 Most of this is down to successful rollouts of vaccination programs in systemically important economies – e.g., China, the US and the UK – and the massive fiscal and monetary stimulus deployed to carry the global economy through the pandemic. The risk of further lockdowns and uncontrolled spread of variants of the virus remains high, but, at present, progress continues to be made and wider vaccine distribution can be expected. The IEA expects a global recovery in energy demand of 4.6% this year, which will put total demand at ~ 0.5% above 2019 levels. The global rebound will be led by EM economies, where demand is expected to grow 3.4% this year vs. 2019 levels and will account for ~ 70% of global energy demand growth. Energy demand in DM economies will fall 3% this year vs 2019 levels. Overall, global demand is expected to recover all the ground lost to the COVID-19 pandemic, according to the IEA. Chart of the WeekGlobal CO2 Emissions Will Rebound Post-COVID-19 Global CO2 Emissions Will Rebound Post-COVID-19 Global CO2 Emissions Will Rebound Post-COVID-19 Coal demand will lead the rebound in fossil-fuel use, which is expected to account for more than total renewables demand globally this year, covering more than half of global energy demand growth. This will push CO2 emissions up by 5% this year. Asia coal demand – led by China's and India's world-leading coal-plant buildout over the past 20 years – will account for 80% of world demand (Chart 2). This increase comes at the back of roughly a decade of an increasing share of electricity from renewables globally (Chart 3). As renewables generation is built out, demand for bulks (iron ore and steel) and base metals will increase.3 Building that new energy supply will contribute to rising CO2, particularly in the renewables' supply chains. In addition, banks have pledged trillions will be made available to support the buildout of renewable technologies over the coming years. The World Bank, under the most ambitious scenarios considered (IEA ETP B2DS and IRENA REmap), projects that renewables, will make up approximately 90% of the installed electricity generation capacity up to 2050. This analysis excludes oil, biomass and tidal energy. (Chart 4). Building these renewable energy sources will be extremely mineral intensive (Chart 5). Chart 4Renewables Potential Is Huge … Renewables ESG Risks Grow With Demand Renewables ESG Risks Grow With Demand While we have highlighted issues such as a lack of mining capex and decreasing ore grades in past research – both of which can be addressed by higher metals and minerals prices – the environmental, social and governance (ESG) risks posed by mining are equally important factors for investors, policymakers and mining companies to consider.4 The mining industry generally uses three principal sources of energy for its operations – diesel fuel (mostly in moving mined ore down the supply chain for processing), grid electricity and explosives. Of these three, diesel and electricity consumption contributes substantially to mining’s GHG emissions. In the mining stage, land clearing, drilling, blasting, crushing and hauling require a considerable amount of energy, and hence emit the highest amounts of greenhouse gases (GHGs). Chart 5… As Are Its Mineral Requirements Renewables ESG Risks Grow With Demand Renewables ESG Risks Grow With Demand The Environmental Impact Of Mining Under the scenarios depicted in Chart 5, copper suppliers could be called on to produce approximately 21mm MT of the red metal annually between now and 2050, which is equivalent to a 7% annual increase of supplies vs. the 2017 reference year shown in the chart. Mining sufficient amounts of copper, a metal which is critical to the renewable energy buildout, both in terms of quantity and versatility, will test miners' and governments' ability to extract sufficient amounts of ore for further processing without massively damaging the environment or indigenous populations' habitats (Chart 6). Chart 6Copper Spans All Renewables Technologies Renewables ESG Risks Grow With Demand Renewables ESG Risks Grow With Demand A recent risk analysis of 308 undeveloped copper orebodies found that for 180 of the orebodies – roughly equivalent to 570mm MT of copper – ore-grade risk was characterized as moderate-to-high risk.5 High risk implies a lower concentration of metal in the ore deposits. Mining in ore bodies with lower copper grades will be more energy intensive, and thus will emit more greenhouse gases. Table 1 is a risk matrix of the 40 mines that have the most amount of copper tonnage in this analysis: 27 of these mines displayed in the matrix have a medium-to-high grade risk. Table 1Mining Risk Matrix Renewables ESG Risks Grow With Demand Renewables ESG Risks Grow With Demand Another analysis established a negative relationship between the ore-grade quality and energy consumption across mines for different metals and minerals.6 This paper found that, as ore grade depletes, the energy needed to extract it and send it along the supply chain for further processing is exponentially higher (Chart 7). Lastly, a recent examination found that in 2018, primary metals and mining accounted for approximately 10% of the total greenhouse gases. Using a case study of Chile, the world’s largest producer of the red metal, the researchers found that fuel consumption increased by 130% and electricity consumption per unit of mined copper increased by 32% from 2001 to 2017. This increase was primarily due to decreasing ore grades.7 As ore grades continue to fall, these exponential relationships likely will persist or become more significant. Chart 7Energy Use Rises As Ore Quality Falls Renewables ESG Risks Grow With Demand Renewables ESG Risks Grow With Demand Bottom Line: While technology can improve extraction, it cannot reduce the minimum energy required for the mining process. This increased energy use will contribute to the total amount of CO2 and other GHGs emitted in the process of extracting the ores required to realize a low-carbon future. Trade-Off Between CO2 Emissions And Economic Development A recent Reuters analysis highlights the gap between EM and DM from the perspective of their renewable energy transition priorities.8 Of the 17 UN Sustainable Development Goals (SDGs), “Taking action to combat climate change” takes precedence over the rest for DM economies. This is largely because they have already dealt with other energy and income intensive SDGs such as improvements in healthcare and poverty reduction. The large scale of unmet energy demand in developing countries poses a huge challenge to controlling CO2 emissions. The populations of these countries are growing fast and are projected to continue increasing over the next three decades. Rising populations, make the issue of a "green-energy transition" extremely dynamic – i.e., not only do EM economies need to replace existing fossil fuels, but they also need to add enough extra zero-emission fuel sources to meet the growth in energy demand. Bottom Line: Coupled with the increased amount of energy required to mine the same amount of metal (due to lower ore grades), rising energy demand resulting from a burgeoning population in EM economies - which use fossil fuels to meet their primary needs - will require more metals to be mined for the renewable energy transition. This will further increase the amount of carbon dioxide and other greenhouse gas emissions from mine activity, and increase the risk to indigenous populations living close-by to the sources of this new metals supply. Ryan Chief Commodity & Energy Strategist rryan@bcaresearch.com   Commodities Round-Up Energy: Bullish OPEC 2.0 was expected to stick with its decision to return ~ 2mm b/d of supply to the market at its ministerial meeting Wednesday. Markets remain wary of demand slowing as COVID-19-induced lockdowns persist and case counts increase globally. The production being returned to market includes 1mm b/d of voluntary cuts by Saudi Arabia, which could, if needs be, keep barrels off the market if demand weakens. Base Metals: Bullish Front-month COMEX copper is holding above $4.50/lb, after breaching its 11-year high earlier this week. The proximate cause of the initial lift above that level was news of a strike by Chilean port workers on Monday protesting restrictions on early pension-fund drawdowns, according to mining.com. After a slight breather, prices returned to trading north of $4.50/lb by mid-week. Last week, we raised our Dec21 COMEX copper price forecast to $5.00/lb from $4.50/lb. Separately, high-grade iron ore (65% Fe) hit record highs, while the benchmark grade (62% Fe) traded above $190/MT earlier in the week on the back of lower-than-expected production by major suppliers and USD weakness. Steel futures on the Shanghai Futures Exchange hit another record as well, as strong demand and threats of mandated reductions in Chinese steel output to reduce pollution loom (Chart 8). Precious Metals: Bullish Rising COVID cases, especially in India, Brazil and Japan are increasing gold’s safe-haven appeal (Chart 9). The US CFTC, in its Commitment of Traders (COT) report for the week ending April 20, stated that speculators raised their COMEX gold bullish positions. At the end of the two-day FOMC meeting, the Fed decided against lifting interest rates and withdrawing support for the US economy. However, officials sounded more optimistic about the economy than they did in March. The decision did not give any sign interest rates would be lifted, or asset purchases would be tapered against the backdrop of a steadily improving economy.  Net, this could increase demand for gold, as inflationary pressures rise. As of Tuesday’s close, COMEX gold was trading at $1778/oz. Ags/Softs: Neutral Corn and bean futures settled down by mid-week after a sharp rally earlier. After rising to a new eight-year high just below $7/bushel due to cold weather in the US, and fears a lower harvest in Brazil will reduce global grain supplies, corn settled down to ~ $6.85/bu at mid-week trading. Beans traded above $15.50/bu earlier in the week, their highest since June 2014, and settled down to ~ $15.36/bu by mid-week. Attention remains focused on global supplies. The uptrend in grains and beans remains intact. Highlights Stronger global growth in the wake of continued and expected fiscal and monetary stimulus, and progress against COVID-19 are boosting oil demand assumptions by the major data suppliers for this year.  We lifted our 2021 global demand estimate by 640k b/d to 98.25mm b/d, and assume OPEC 2.0 will make the necessary adjustments to keep Brent prices closer to $60/bbl than not, so as not to disrupt a fragile recovery. We are maintaining our 2022 and 2023 Brent forecasts at $65/bbl and $75/bbl. Commodity markets are ignoring the rising odds of armed conflict involving the US, Russia and China and their clients and allies.  Russia has massed troops on Ukraine’s border and warned the US not to interfere.  China has massed warships off the coast of the Philippines, and continues its incursions in Taiwan’s air-defense zone, keeping US forces on alert.  Intentional or accidental engagement would spike oil prices.  Two-way price risk abounds.  In addition to the risk of armed hostilities, faster distribution of vaccines would accelerate recovery and boost prices above our forecasts.  Downside risk of a resurgence in COVID-19-induced lockdowns remains, as rising death and hospitalization rates in Brazil, India and Europe attest (Chart of the Week). Feature Oil-demand estimates – ours included – are reviving in the wake of measurable progress in combating the COVID-19 pandemic in major economies, and an abundance of fiscal and monetary stimulus, particularly out of the US.1 On the back of higher IMF GDP projections, we lifted our 2021 global demand estimate by 640k b/d to 98.25mm b/d in this month’s balances. In our modeling, we assume OPEC 2.0 will make the necessary adjustments to keep Brent prices closer to $60/bbl than not, so as not to disrupt a fragile recovery. In an unusual turn of events, the early stages of the recovery in oil demand will be led by DM markets, which we proxy using OECD oil consumption (Chart 2). Thereafter, EM economies, re-take the growth lead next year and into 2023. The growth we are expecting this year will absorb a significant share of OPEC 2.0’s spare capacity, most of which – ~ 6mm b/d of the ~ 8mm b/d – is to be found in KSA (Chart 3). The core producers’ spare capacity allows them to meet recovering demand faster than the US shale producers can mobilize rigs and crews and get new supply into gathering lines and on to main lines. We model the US shale producers as a price-taking cohort, who will produce whatever the market allows them to produce. After falling to 9.22mm b/d in 2020, we expect US production to recover to 9.56mm b/d this year, 10.65mm b/d in 2022, and 11.18mm in 2023 (Chart 4). Lower 48 production growth in the US will be led by the shales, which will account for ~ 80% of total US output each year. Thereafter, the price-taking cohort likely will fund much of its E+P activities out of retained earnings, given their limited ability to attract capital. Equity investors will continue to demand dividends that can be maintained and grown, or return of capital via share buybacks. This will restrain production growth to those firms that are profitable. We expect the OPEC 2.0 coalition’s production discipline will keep supply levels just below demand so that inventories continue to fall, just as they have done during the COVID-19 pandemic, despite the demand destruction it caused (Chart 5). These modeling assumptions lead us to continue to expect supply and demand will continue to move toward balance into 2023 (Table 1). As inventories are drawn, OPEC 2.0’s dominant-producer position will allow it to will keep the Brent and WTI forward curves backwardated (Chart 7).2 We are maintaining our 2022 and 2023 Brent forecasts at $65/bbl and $75/bbl (Chart 8). To the upside, the example of the UK and the US in mobilizing its distribution of vaccines is instructive. Both states got off to a rough start, particularly the US, which did not seem to have a strategy in place as recently as January. After the US kicked its procurement and distribution into high gear its vaccination rates soared and now appear to be on track to deliver a “normal” Fourth of July holiday in the US. The UK has begun its reopening this week. Both states are expected to achieve herd immunity in 3Q21.3 The EU, which mishandled its procurement and distribution likely benefits from lessons learned in the UK and US and achieves herd immunity in 4Q21, according to McKinsey’s research. Any acceleration in this timetable likely would lead to stronger growth and higher oil prices. The next big task for the global community will be making vaccines available to EM economies, particularly those in which the pandemic is accelerating and providing the ideal setting for mutations and the spread of variants that could become difficult to contain. The risk of a resurgence in large-scale COVID-19-induced lockdowns remains, as rising death and hospitalization rates in Brazil, India and Europe attest. Cry Havoc The other big upside risk we see is armed conflict involving the US, Russia, China and their clients and allies. Commodity markets are ignoring these risks at present. Even though they do not rise to the level of war, the odds of kinetic engagement – planes being shot down or ships engaging in battle in the South China Sea – are rising on a daily basis. This is not unexpected, as our colleagues in BCA Research’s Geopolitical Strategy pointed out recently.4 Indeed, our GPS service, led by Matt Gertken, warned the Biden administration would be tested in this manner by Russia and China from the get-go. Russia has massed troops on Ukraine’s border and warned the US not to interfere. China has massed warships off the coast of the Philippines, and continues its incursions in Taiwan’s air-defense zone, keeping US forces on alert. Political dialogue between the US and Russia and the US and China is increasingly vitriolic, with no sign of any leavening in the near future. Intentional or accidental engagement could let slip the dogs of war and spike oil prices briefly. Finally, OPEC 2.0 is going to have to accommodate the “official” return of Iran as a bona fide oil exporter, if, as we expect, it is able to reinstate its nuclear deal – i.e., the Joint Comprehensive Plan of Action (JCPOA) – with Western states, which was abrogated by then-President Donald Trump in 2018. This may prove difficult, given our view that the oil-price collapse of 2014-16 was the result of the Saudis engineering a market-share war to tank prices, in an effort to deny Iran $100+ per-barrel prices that had prevailed between end-2010 and mid-2014. OPEC 2.0, particularly KSA, has not publicly involved itself in the US-Iran negotiations. However, it is worthwhile recalling that following the disastrous market-share war launched in 2014, KSA and the rest of OPEC 2.0 did accommodate Iran’s return to markets post-JCPOA.   Robert P. Ryan Chief Commodity & Energy Strategist rryan@bcaresearch.com Ashwin Shyam Research Associate Commodity & Energy Strategy ashwin.shyam@bcaresearch.com   Commodities Round-Up Energy: Bullish Brent and WTI prices rallied sharply following the release of the EIA’s Weekly Petroleum Status Report showing a 9.1mm-barrel decline in US crude and product stocks for the week ended 9 April 2021. This was led by a huge draw in commercial crude and distillate inventories (5.9mm barrels and 2.1mm barrels, respectively). These draws came on the back of generally bullish global demand upgrades by the major data services (EIA, IEA and OPEC) over the past week. These assessments were supported by EIA data showing refined-product demand – i.e., “product supplied” – jumped 1.1mm b/d for the week ended 9 April. With vaccine distributions picking up steam, despite setbacks on the Johnson & Johnson jab, the storage draws and improved demand appear to have catalyze the move higher. Continued weakness in the USD also provided a tailwind, as did falling real interest rates in the US. Base Metals: Bullish Nickel prices fell earlier this week, as China’s official Xinhua news agency reported that Chinese Premier, Li Keqiang stressed the need to strengthen raw materials’ market regulation, amidst rising commodities prices, which been pressuring corporate financial performance (Chart 9). This statement came after China’s top economic advisor, Liu He also called for authorities to track commodities prices last week. Nickel prices fell by around $500/ ton earlier this week on this news, and were trading at $16,114.5/MT on the London Metals exchange as of Tuesday’s close. Other base metals were not affected by this news. Precious Metals: Bullish The US dollar and 10-year treasury yields fell after March US inflation data was released earlier this week. US consumer prices rose by the most in nearly nine years. The demand for an inflation hedge, coupled with the falling US dollar and treasury yields, which reduce the opportunity cost of purchasing gold, caused gold prices to rise (Chart 10). This uncertainty, coupled with the increasing inflationary pressures due to the US fiscal stimulus will increase demand for gold. Spot COMEX gold prices were trading at $1,746.20/oz as of Tuesday’s close. Highlights As the global economy ex-China recovers from COVID-19, pent-up demand for consumer goods like cars and appliances will lift demand for stainless steel, which, in turn, will push up prices for the nickel required to make it (Chart of the Week).   Developing new nickel supply will become more expensive, as governments respond to carmakers’ and ESG investors’ environmental concerns, as well as consumer preferences for cleaner transportation technology. This already is apparent in Indonesia, where the government has stopped permitting deep-sea disposal of mine tailings. Increasing use of nickel in electric-vehicle (EV) batteries is additive to existing demand.  Over the next 20 years, as EVs’ share of the global fleet continues to grow, nickel-intensive battery technology could lift demand by close to 300%.  By 2050, demand could increase exponentially from there, depending on battery technology. Against this backdrop, EV manufacturers have begun seeking long-term supply contracts directly with governments, to get out ahead of an increasingly tighter market. The balance of risks in the nickel market is to the upside.  Our tactical long nickel position recommended last week is up ~1%.  We are lowering our target to $26k/MT by July, which would represent a ~23% gain if realized. Feature At present, ~ 70% of the 2.5mm MT of nickel consumed annually goes into the stainless steel used in everything from cars and planes to operating tables, waste-water treatment plants and toasters.1 As government subsidies and other incentives propel consumers’ demand for lower-carbon transportation technologies, an increasing share of nickel consumption will be accounted for by EV batteries. The global nickel supply-demand balance is narrowing, as consumption converges on production (Chart 2). Chart of the WeekPent Up Consumer Demand Ex China Will Keep Nickel Well Bid Pent Up Consumer Demand Ex China Will Keep Nickel Well Bid Pent Up Consumer Demand Ex China Will Keep Nickel Well Bid Chart 2Tighter Nickel Balances Going Forward Will Push Prices Higher Tighter Nickel Balances Going Forward Will Push Prices Higher Tighter Nickel Balances Going Forward Will Push Prices Higher This year, we expect pent-up consumer demand ex-China to be unleashed in the wake of the global recovery from the COVID-19 pandemic.  Massive government income-support and fiscal-stimulus programs supporting household budgets will be augmented by organic wage growth this year, which will fuel demand for white goods, autos and other consumer products made with stainless steel (Chart 3).2 Chart 3Pandemic Recovery Will Spur Pent-Up Demand Nickel's Decade-Long Rally Is Underway Nickel's Decade-Long Rally Is Underway Lower Nickel Ore Output On the supply side, following steady growth in unrefined nickel production from 2016 to 2019, production in the world’s top five nickel producers accounting for ~ 70% of total ore output fell close to 20% in 2020 (Chart 4). This is partly due to the COVID-19 pandemic’s impact on mining operations, and residual effects of Indonesia’s nickel ore ban implemented in 2019, which caused nickel ore supply to contract at the margin. Indonesia is the largest producer in the world, accounting for ~20% of global nickel ore output.  Earlier this month its government said it no longer would permit deep-sea tailings (DST) disposal of mine waste.  Environmentalists and EV manufacturers, which will be huge consumers of nickel going forward, are pressuring miners to maintain an environmentally conscious public image, as they do not want to be associated with the dumping of mine waste into coral reefs, even if this raises costs.  The Philippines also is demanding that mine operators adopt environmentally sensitive practices. Host governments like Indonesia will have greater control over environmental regulations, as more and more of the value-added in nickel supply chains is vertically integrated domestically with ore mining.  Nickel is one of the few base-metals markets in which China’s share of global refined production is less than 50%, which reflects Indonesia’s efforts to capture more of the value added in supply chains via such integration (Chart 5). Chart 4Nickel Ore Production Is Falling Nickel Ore Production Is Falling Nickel Ore Production Is Falling Chart 5Nickel Production More Competitive Nickel's Decade-Long Rally Is Underway Nickel's Decade-Long Rally Is Underway COVID-19-induced demand destruction kept refined nickel demand in the top five countries representing ~ 72% of global consumption flat y/y.  This offset the slight increase in refined nickel supplies.  This likely reflected lower aggregate demand for consumer products ex-China.  China accounts for ~56% of global refined-nickel consumption as seen in Chart 5.  EV Nickel Demand Could Surge EVs still are a small slice of the global nickel market – ~ 5% to 6% – given they represent ~ 1% of the global fleet (Chart 6).  The IEA estimates there were just over 7mm EVs on the road in 2019, the last year for which data are available from the Agency.  Close to 50% of those EVs were in China.  According to Adamas Intelligence, global EV registrations in 2H20 were up close to 60%, with 3.5mm units sold.3 Going forward, demand for high-grade nickel used in electric-vehicle (EV) batteries will continue to grow, if the demand trends in 2H20 are any indication.  By 2030, EV battery demand could hit 36% of total nickel demand, according to Roskill Information Services.4 As EV sales increase over the next 20 years and their share of the global fleet expands, nickel-intensive battery technology could lift demand by close to 300%, based on an analysis done by Roskill for the EU earlier this year: “Automotive electrification is expected to represent the single-largest growth sector for nickel demand over the next twenty years. Within this sector alone, we forecast global demand to increase by 2.6Mt Ni to 2040, up from only 92kt Ni in 2020.” Chart 6EV Nickel Demand Will Grow Sharply In The 2020s Nickel's Decade-Long Rally Is Underway Nickel's Decade-Long Rally Is Underway Depending on how quickly EVs are adopted and how their battery technology evolves, nickel demand – along with other battery materials like lithium and cobalt – could increase exponentially beyond 2030.  Xu, Dai and Gaines (XDG, 2020) et al used the IEA’s Stated Policies (STEP) and Sustainable Development (SD) scenarios to examine possible metals-demand scenarios out to 2050.5 In XDG’s modeling, EVs could account for up to 14% of the light-duty vehicle fleet (166mm) by 2030.  They extend this model to 2050 to assess long-term demand for lithium, cobalt and nickel.  While the assumptions of the model could be viewed as aggressive, the results are interesting.  Over the next 50 years, the XDG model’s expectation for the world EV fleet rises to ~ 1 billion vehicles under the STEP scenario – an increase of 72x current levels – with annual sales hitting just under 110mm units.  Under the SD scenario, the fleet expands to 2 billion units (an increase of 102x), with annual sales of 211mm. Nickel demand soars under these scenarios, increasing from 0.13mm tons to between 1.5mm and 3.7mm tons, depending on whether the lower demand STEP scenario plays out or the SD is used (Chart 7). Lithium and cobalt demand soars as well, going, respectively, from 0.036mm tons to 0.62mm to 0.77mm tons, and from 0.035mm tons to 0.25mm to 0.62mm tons. Chart 7Nickel Rally Is Just Getting Started Nickel Rally Is Just Getting Started Nickel Rally Is Just Getting Started EV Carmakers Lining Up Nickel Supply Anything close to the neighborhood of these estimates would require a massive increase in supply or a major battery technology breakthrough to satisfy such demand. Against this backdrop, EV manufacturers have begun seeking long-term supply contracts directly with governments, to get out ahead of an increasingly tighter market.  Elon Musk’s Tesla is believed to have entered negotiations with the government of Indonesia for long-term nickel supplies, as have other battery makers. Bottom Line: Base metals demand – particularly for nickel and copper – is set to surge if EV sales pick up sharply in the post-COVID-19 world, and governments around the globe begin to follow through on their plans to dramatically expand renewable generation. We are bullish base metals for the next 5-10 years on the back of this expected demand increase.  Higher prices will be required to incentivize the build-out of base metals supplies required to meet this demand. We remain tactically long nickel, which is up ~1% since our recommendation last week.  We are lowering our price target to $26k/MT from $29k/MT by July, but expect to see nickel close in on our earlier target later in the year.   Robert P. Ryan Chief Commodity & Energy Strategist rryan@bcaresearch.com   Commodities Round-Up Energy: Bullish We expect the Kingdom of Saudi Arabia (KSA) and fellow OPEC 2.0 member states to use their massive 7mm-plus b/d of spare capacity – and short-haul crude inventories situated close to refining centers – to make up for the ~ 7mm barrel loss of US crude production that resulted from the massive winter storm that engulfed the US Midwest and Gulf regions last week. The global recovery, particularly in EM economies, remains fragile. We do not believe the leadership of OPEC 2.0 (KSA and Russia) wants to risk a global oil-demand recovery with a price shock at this point. We expect April deliveries to be increased out of spare capacity, and for this to be communicated to the market at next week’s OPEC 2.0 meeting. This should keep Brent and WTI crude oil prices below $70/bbl in 1H21, in our estimation (Chart 8). In the wake of the Polar Vortex wake, US distillate and propane inventories used in space heating led a US oil inventory drawdown of almost 14mm barrels in the week ended 19 February, according to the US EIA. Base Metals: Bullish Copper prices are poised to challenge long-term resistance of $4.45/lb on the COMEX, following this week’s huge rally above $4.25/lb (Chart 9). Markets appear to be dialed into the supply constraints and tight inventories we have been highlighting in our research.6 Our long Dec21 copper futures position recommended on September 10, 2020 is up ~37%, while the PICK ETF recommended on December 10, 2020 is up ~20%. Precious Metals: Bullish Our long COMEX silver position is up ~2% from last week when we recommended the position. As markets continue to price in a recovery ex-China this year, we expect silver prices to continue to rally on the back of supportive fiscal and monetary conditions and a revival in organic growth. Highlights The stellar performance in metals over the past year resulted from a combination of favorable demand- and supply-side developments, propelled along, as always, by China's outsized effect on fundamentals. On the demand side, robust global growth is keeping metals consumption strong. On the supply side, environmental reforms in China and the shuttering of mills - as well as supply-side shocks in individual markets - continues to bolster prices. A weak U.S. dollar - which lost 6% of its value in broad trade-weighted terms - further supports these bullish conditions for metal markets. We expect China's winter supply cuts to dominate 1Q18 market fundamentals. As we move toward mid-year, we expect a soft and controlled slowdown in China, brought about by the Communist Party's goals of reducing industrial pollution and pivoting toward consumer-led growth. Although this will moderate demand from the world's top metal consumer, strong growth from the rest of the world will neutralize the impact of this slowdown. Energy: Overweight. Pipeline cracks in the critical Forties system in the North Sea highlight the unplanned-outage risk to oil prices we flagged in recent reports. We remain long Brent and WTI $55/bbl vs. $60/bbl call spreads in 2018, which are up an average of 47%, respectively, since they were recommended in September and October 2017. Base Metals: Neutral. Following a strong 1Q18, a moderate slowdown in China will be offset by growth in the rest of the world (see below). Precious Metals: Neutral. We continue to recommend gold as a strategic portfolio hedge, even though we expect as many as three additional Fed rate hikes next year. Ags/Softs: Underweight. The U.S. undersecretary for trade and foreign agricultural affairs warned farmers this week they "need to have a backup plan in the event the U.S. exits the North American Free Trade Agreement," in an interview with agriculture.com's Successful Farming. No specifics were offered. Canada and Mexico - the U.S.'s NAFTA partners - are expected to account for $21 billon and $19 billion of exports, respectively, based on USDA estimates for FY 2018. These exports largely offset imports of $22 billion and $23 billion, respectively, from both countries. The U.S. runs an ag trade surplus of ~ $23.5 billion annually. Feature Metals had another extraordinary year in 2017. The LME base metal index rallied more than 20% year-to-date (ytd) bringing the index up more than 50% since it bottomed in mid-January 2016 (Chart Of The Week). Chart of the WeekA Great Year For Metals A Great Year For Metals A Great Year For Metals Steel, zinc, copper, and aluminum led the gains. In fact, of the metals we track, iron ore is the only one in negative territory - having lost almost 8% ytd. Nonetheless, it has been on the uptrend recently - gaining ~ 24% since it bottomed at the end of October. Capacity reductions in China, where policymakers mandated inefficient and highly polluting mills and smelters in steel- and aluminum-producing provinces be taken offline, continue to affect the supply side in those metals most. As China churns out less of these commodities, competition for the more limited supply will pull prices for them higher. Nevertheless, a stronger USD - brought about by a more hawkish Fed - likely will cap significant upside gains, and prevent a repeat of this year's exceptional performance. Strong Global Demand Will Neutralize China Slowdown The Chinese economy is beginning to show signs of a slowdown. The Li Keqiang Index - a proxy for China's economic activity - has rolled over. Furthermore, the manufacturing PMI has plateaued following last year's rapid ascent (Chart 2). This deceleration is also evident in China's infrastructure data. Annual growth in infrastructure spending in the first three quarters of the year are below the four-year average. And, although spending grew 15.9% year-on-year (yoy) in the first 10 months of this year, the rate of growth is slower than the four-year average of 19.6% (Chart 3). Chart 3...Threatening A Pull Back In Metals Demand ...Threatening A Pull Back In Metals Demand ...Threatening A Pull Back In Metals Demand That said, it is important to point out that this is due to a significant decline in utilities spending growth, which accounts for ~ 20% of infrastructure investments. Investment in utilities grew a mere 2.3% in the first ten months of the year, in contrast with the average 15.7% yoy increase of the previous four years. In any case, the slowdown in China's reflation reflects President Xi Jinping's resolve to shift gears and emphasize quality over quantity in future growth strategies. Now that Xi has consolidated his power, we expect policymakers to build on the momentum from the National Communist Party Congress, and be more effective in implementing reforms going forward. As such, Beijing should be more willing to tolerate slower growth than it has in the past. Nonetheless, we do not anticipate a significant slowdown. More likely than not, policymakers will resort to fiscal stimulus if the economy is faced with notable risks. Consequently, a hard landing in China is not our base case scenario. In any case, strong global demand will neutralize a slowdown in China's metal consumption in 2018. Despite a deceleration in China, the IMF expects global growth to pick up in 2018 (Table 1). The Global PMI is at its highest level since early 2011, supported by strong readings in the Euro Area and the U.S. (Chart 4). In all likelihood, conditions for global metal demand will remain favorable in 2018. Total real estate investment is up 7.8% in the first 10 months of the year - the strongest growth for the period since 2014 (Chart 5). Even so, it is important to note the slowdown in that sector. After growing 9% yoy in 1Q17, growth rates fell to 8% and 7% in 2Q and 3Q17, respectively. In fact, growth in October, the latest month for which data are available, came in at 5.6% yoy - significantly slower than the average monthly yoy rate of 8% in the first nine months of the year. The slowdown in floor-space-started is more pronounced. The area of floor space started grew 5% in the first 10 months of the year, down from an 8% expansion in the same period in 2016. October data showed a yoy as well as month-on-month contraction - 4.2% for the former, and 12.1% for the latter. This is the second yoy contraction in 2017, with July experiencing a 4.9% reduction in floor area started. Similarly, quarterly data shows a significant slowdown from almost 12% yoy growth rates registered in 4Q16 and 1Q17 to the mere 0.4% yoy growth in 3Q17. In addition, the growth rate in commodity building floor-space-under-construction has slowed down to 3.1% yoy in the first 10 months of 2017, down from almost 5% for the same period in the previous two years. Although the data are a reflection of Xi's resolve to tighten control of the real estate market, we do not expect a major downturn that will weigh on metal demand. As BCA Research's China Investment Strategy desk notes, strong demand in the real estate sector, coupled with declining inventories, will prevent a major slowdown in construction activity, even in face of tighter policies.1 A Stronger Dollar Moderates Upside Price Pressures In our modeling of the LME Base Metal Index, we find that currency movements are important determinants of the evolution of metals prices. More specifically, the U.S. dollar is inversely related to the LME base metal index. While U.S. inflation has remained stubbornly low, we expect inflation to start its ascent sometime before mid-2018, allowing the Fed to proceed with its rate-hiking cycle. Given our view that too few hikes are currently priced in for 2018, there remains some upside to the USD. Thus, while dollar weakness has been supportive for metal prices in 2017, a stronger dollar will be a headwind in 2018. A Look At The Fundamentals In terms of supply/demand dynamics in individual metal markets, idiosyncrasies in their current states, and variations in how China's environmental reforms manifest themselves will mean the different metals will follow different trajectories next year. Muted Consumption Mitigated Impact Of Supply Disruptions In Copper Copper production had a bumpy 2017, rocked by sporadic supply disruptions in some of the world's top mines.2 This led to a contraction in world refined production ex-China, which was offset by an increase in Chinese output (Chart 6). Although Chinese refined copper output grew a healthy 6% yoy in the first three quarters, this was nonetheless a slowdown from the 8% yoy expansion for the same period in 2016. Even so, increased Chinese copper production more than offset declines from other top producers. Refined copper production in the rest of the world contracted by 1.5% in the first three quarters, bringing world production growth to 1.3% - significantly slower than the average 2.6% yoy increase witnessed in the same period in the previous two years. The supply-side impact on the overall market was mitigated by a slowdown in consumption. Chinese consumption, which accounts for 50% of global refined copper demand, remained largely unchanged in the first three quarters of the year compared to last year. This follows a yoy increase of ~ 8% in Chinese demand vs. the same period in 2016. Demand from the rest of the world contracted by 0.6% yoy, down from a 2.5% yoy expansion in the same period last year. So, despite supply disruptions, the copper market remained balanced - registering a 20k MT surplus in the first three quarters of this year, following a 230k MT deficit in the same period in 2016. Recently, there is news of capacity cuts in Anhui province - where China's second-largest copper smelter will be eliminating 20 to 30% of its capacity during the winter.3 If the copper market is the next victim of China's environmental reforms, global balances may be pushed to a deficit. Although copper remains well stocked at the major warehouses, an adoption of these winter cuts by other copper producing provinces would weaken refined copper supply and support prices (Chart 7). In addition to the 100-150 mm MT of capacity cuts to be implemented between 2016 and 2020, Beijing has also eliminated steel produced by intermediate frequency furnaces (IFF).4 Even so, Chinese steel production - paradoxically - is at record highs. This comes down to the nature of IFFs, which are illegal and thus not reflected in official crude steel production data. However, growth in steel products - which reflect output from both official as well as illegal steel mills - has been flat (Chart 8). In addition, China's steel exports have come down significantly since last year, reflecting a domestic shortage in the steel industry. November data shows a 34% yoy contraction, and exports for the first 11 months of the year are down more than 30% from the same period last year. We expect Chinese steel production to remain anemic until the end of 1Q18, as mandated winter capacity cuts cap production in major steel-producing provinces. The near-term cutback in production will keep steel prices elevated. The spread between steel and iron ore prices during this period will remain wide as lower steel production translates into muted demand for the ore. This is also consistent with China's inventory data which shows that after falling since August, iron ore stocks have been building up since mid-October - in conjunction with the start of winter steel-capacity cuts. Indonesian Nickel Exports Bearish In Long Run, Not So Much In Near Term Ever since Indonesia's ban on nickel ore exports in 2014, worldwide production has been on the downtrend. In the previous two years, shrinking supply from China - which makes up about a quarter of global output - was the culprit of reduced world output, offsetting increases from the rest of the globe, and causing global production to contract by 0.2% and 0.5%, respectively (Chart 9). However, at 2.5%, the contraction in global output is significantly larger for the first three quarters of this year. What is noteworthy is that it is caused by shrinking production both from China - down ~ 7.5% - as well as from the rest of the world, where output is down ~ 1%. Nevertheless, a decline in demand from China - which accounts for almost half of global consumption - has softened the impact of withering production. Chinese demand for semi refined nickel shrunk 22% in the first three quarters of the year, more than offsetting the 9% growth in demand from the rest of the world. However, there has been a recovery in global demand since June. A 15% yoy growth in the third quarter from consumers ex-China drove a 5% yoy gain in global growth. Despite weak demand in 1H17, the nickel market recorded a deficit in the first three quarters of the year. In fact, nickel has been in deficit for the past two years. Going forward, Indonesia's gradual lifting of the export ban will prop up production. In fact, global yoy production growth has been in the green since June. However, while Indonesian ores are slowly returning to the global market, they remain a fraction of their pre-ban levels. Thus, prices will likely remain under upside pressure in the near term. Record Deficit And Significant Inventory Drawdowns Dominate Aluminum... Aluminum has been in deficit for the past three years. In fact, at 100k MT, the deficit in the first three quarters of 2017 is the largest on record for that period. This is reflected in LME inventory data which has been experiencing drawdowns since April 2014 - Falling from more than 5mm MT to ~ 1mm MT (Chart 10). Strong growth from Chinese producers - which account for more than half the world's primary production - kept global output growth strong, despite a decline from other top producers. However, falling Chinese production in August and September compounded the fall in output from the rest of the world, leading to a 3.5% yoy decline for those two months. In fact, September's Chinese output data marks the lowest production figure since February 2016. On the demand side, global consumption is up 6.2% yoy in the first seven months of 2017, reflecting a general uptrend in both Chinese consumption and, to a lesser extent, a greater appetite for the metal from the rest of the world. However, there has been some weakness from China recently. Chinese demand contracted by 2.9% and 9.6% yoy in August and September. While an 8.2% yoy increase in consumption from the rest of the world offset the August weakness from China, global demand shrunk by 5.8% in September. As with steel, supply-side reforms will dominate and keep aluminum prices elevated in the near term. ... Along With Zinc Demand Global zinc production has been more or less flat this year. The 2.7% decline from Chinese producers, which supply 46% of global zinc slab, was offset by a 2.4% increase in production from the rest of the world. On the demand side, although Chinese consumption - which accounts for almost half of global zinc slab demand - has been flat, strength from the rest of the world supported global demand, which is up 2.3% yoy for the first three quarters of the year (Chart 11). Chart 11...And Zinc ...And Zinc ...And Zinc Static supply coupled with increased demand has led the zinc market to a deficit of 500k MT - a record for the first three quarters of 2017. Highlights The synchronized upturn lifting global GDPs will pull demand for stainless steel higher, as consumers increase purchases of autos, ovens, refrigerators, freezers and other household durables. That's good news for nickel, since roughly two-thirds of demand for the metal worldwide is accounted for by the stainless steel market. This means the current nickel supply deficit will persist into 2018, which will be supportive of prices over the next 3 - 6 months (Chart of the Week). Going into 2H18, however, we expect nickel supply growth to pick up, which is keeping us neutral on the metal for now. Chart of the WeekDeficit Will Further Support Prices Into 1H2018 Deficit Will Further Support Prices Into 1H2018 Deficit Will Further Support Prices Into 1H2018 Energy: Overweight. Leaders of OPEC 2.0 are strongly signaling they will extend their 1.8mm b/d production cuts to end-December 2018, when they meet at the end of the month. This could lift our 2018 Brent and WTI forecasts - $65/bbl and $63/bbl, respectively - by as much as $5.00/bbl, should it materialize. We remain long $55/bbl calls vs. short $60/bbl Brent and WTI call spreads expiring in May, July and December 2018; they are up an average 26.5%. In anticipation of a more pronounced backwardation arising from tighter supply-demand fundamentals in the WTI forward curve, we are getting long Jul/18 WTI vs. short Dec/18 WTI at tonight's close. Base Metals: Neutral. Nickel markets will remain in deficit into next year, as stainless steel demand is lifted on the back of the synchronized global upturn in GDP (see below). Precious Metals: Neutral. Gold markets appear to have fully discounted the appointment of Jerome Powell as the next Fed Chair, trading on either side of $1,280/oz since the beginning of October. Ags/Softs: Neutral. U.S. ag officials on the ground in Argentina reported corn production for the 2017/18 crop year is projected to be 40mm tons, or 2mm tons below the USDA's official estimate, due to smaller areas planted in that country. Wheat production is expected to be 16.8mm tons, 700k tons below the USDA's official forecast, due to excess rain. Directionally, these unofficial posts are supportive of our long corn vs. short wheat position, which is up 4% since inception on October 5, 2017. Feature Focus On Demand For Nickel Price Guidance Synchronized global GDP growth will fuel demand for consumer durables - autos, refrigerators, freezers, etc. - which will lift demand for stainless steel. This, in turn, will increase consumption of nickel, given the stainless steel market accounts for some two-thirds of nickel demand (Chart 2). Receding fears of an imminent slowdown in China, which accounts for 46% of global nickel demand, also is supportive: China's manufacturing PMI currently stands at multi-year highs (Chart 3). Likewise, the pace of investment in China's real estate, automobile, infrastructure, and transportation sectors - all of which are stainless steel end users - remains strong (Chart 4). On the contrary, we expect stainless steel demand will remain strong, and a bullish factor in nickel fundamentals going into the beginning of next year.1 However, we are watching the evolution of China's economy closely, now that President Xi has consolidated power.2 Weak ore output from nickel mines was the main culprit behind the deteriorating nickel balance since 2014. Although the global deficit has contracted significantly from its 2016 record, declining consumption - rather than accelerating production - was the driver of the improvement in the supply-demand balance to this point. Increased Supply Won't Be Enough In The Short Run Over the short term, growth in stainless steel demand will outpace increased nickel ore output, which is slowly adjusting to the return of Indonesian ore exports following the 2014 ban. Indonesia's ban on nickel-ore exports fundamentally shifted the market in several ways. In 2013, just before the export ban, China's imports of Indonesian nickel ore stood at more than 41mm MT. Providing almost 60% of China's nickel ore imports, Indonesia was vital to China's thriving nickel pig iron (NPI) industry - which uses low grade nickel ores to produce a cheaper alternative to refined nickel. Output of NPI is then used in the production of stainless-steel. An immediate consequence of the Indonesian export ban was the emergence of the Philippines as China's main nickel ore supplier. It exported 29.6mm MT of nickel ores to China in 2013, accounting for the remaining 40% or so of China's nickel ore imports then. With the Indonesian export ban, the Philippines became China's top, and practically only, supplier of nickel ores (Chart 5). Although the Philippines captured almost all of China's nickel ore trade, it failed to grow the volume of its exports. This had a profound impact on China's domestic processing and refining market. Restricted access to nickel ores meant that China no longer had the necessary supply to keep its NPI industry churning. Instead, it turned to NPI imports, which grew more than 5-fold in the three years following the ban (Chart 6). Similarly, China's unwrought nickel net imports stand above pre-ban levels. Global production of refined nickel - which was expanding by an average 11.4% yoy between 2011 - 2013 collapsed by 7.3% in 2014, and has remained largely unchanged since. At the same time, demand remained strong, growing by 11.4% and 7.4% in 2015 and 2016, respectively. The combined characteristics of shriveling production amid stable demand put nickel in a large deficit in 2016. This is also evidenced in LME inventory data, which by the end of last year was down 20% from its mid-2015 peak (Chart 7). Chart 7Inventory Draw On Shriveling Production Inventory Draw On Shriveling Production Inventory Draw On Shriveling Production However, Indonesia's export ban appears to have attracted some $6 billion in nickel smelter investments, which allowed it to capture value-added revenues above and beyond those associated with simply exporting raw ores. In fact, many of the NPI operating plants in Indonesia - now in excess of 20 - were built by Chinese companies looking to circumvent the ban by off-shoring NPI production. While Indonesia's minerals export ban was partially lifted in May of this year, we do not expect the market to suddenly return to its pre-2014 fundamentals. The government still maintains an export quota, and has limited the granting of exemptions to companies that have already constructed a value-add processing plant within Indonesia. Instead, we expect Indonesia will lift the quota gradually. Just this past week, the government granted state-owned miner Aneka Tambang additional export rights equal to 1.25mm MT of laterite ore over the next 12 months. The company's initial export capacity, approved in March, was 2.7mm MT.4 This would be a windfall for China's domestic nickel processing plants as their unrefined ore supplies from Indonesia would increase. However, longer term, the reversal of the country's export ban could eventually lead to nickel smelter closures in Indonesia. Virtual Dragon is a China-backed NPI smelter in Indonesia which shipped its first 10k MT to China in August and has a 600k MT annual output target in its first stage. Yet the smelter is concerned with the impact of the ban's reversal on its longer run plan, and reportedly put a $1.83 billion expansion on hold following the policy change.5 In any case, we expect the complete lifting of the ban to transpire gradually, rather than shock the market. Consequently, we do not foresee a sudden flooding of nickel ores to international markets. Bottom Line: Indonesia's ban on nickel ore exports altered trade flows and reversed production trends. While the eventual lifting of the export quotas will change the nickel market, we expect this to transpire gradually. Thus the policy U-turn is not a bearish force in our near term assessment of the nickel market. Stainless Steel Demand To Dominate In Near Term Despite Indonesia's move towards scraping its export ban, we expect strong consumption to drive the evolution of the market in the near term. Solid demand from the stainless steel sector will dominate over supply side growth, and we expect the market to remain in deficit until early next year. In fact, despite the partial return of Indonesian ores to global markets, nickel ore production grew by a modest 1.3% yoy while refined production fell 4.2% yoy in the first 8 months of 2017. A 65% increase in refined output from Indonesia could not offset declines from many of the top producers, including an 11.3%, 22%, and 18.5% yoy decrease in production from China, Russia, and Brazil, respectively. Stainless steel production was strong - growing an average of 22.4% yoy prior to 2014 (Chart 8). Although it continues to grow, it is doing so at a slower rate. In fact, production stayed largely unchanged last year. We expect the re-emergence of Indonesia's nickel ores will recharge China's stainless steel market. Furthermore, reports of capacity closures in Shandong will stifle China's NPI production. These closures - which aim to reduce smog and pollution during the wintertime - are expected to begin next month and last until mid-March. Thus even with an increase in global ore exports, China's NPI production will be limited in the short run by domestic capacity closures and will continue to depend on imports. Eventually, we expect a supply boost from the return of Indonesian ores to global markets. Refined production has been falling by 2.5% per year since the ban, compared to an average annual production growth rate of 11.4% in the three years prior to the ban. However, we do not expect production to immediately return to the pre-2014 growth pace. While global production has been on the uptrend since June, a comeback in demand will keep nickel in shortage. In fact, the supply deficit would have been significantly wider were it not for declining consumption so far this year. Global refined nickel consumption fell a staggering 7.8% yoy in the first 8 months of 2017, reflecting the 24.8% yoy decline in Chinese consumption. Thus, nickel demand from its top user - the stainless steel sector - will determine the market's direction for the remainder of this year and the beginning of next. The main risk to this view comes from a stronger-than-expected U.S. dollar. This would make the commodity more expensive to holders of other currencies, reducing its demand. Furthermore, while we do not anticipate it, a sudden - rather than gradual - reversal of Indonesia's export ban would tilt the balance to a surplus. Bottom Line: Declining refined nickel production from top producers this year is worrying. However, a simultaneous fall in China's demand - the world's top consumer - means that the net effect on the nickel balance was a shrinking of the supply deficit. Going forward, we expect a gradual increase in supply on the back of a steady expansion of Indonesian ore export quotas. Highlights China's supply-side structural reforms will focus mainly on its coal and steel markets this year. In addition, environmental policies will become stricter in 2017, as Beijing puts more weight on environmental protection than economic development. As as result, supply growth will slow, particularly in steel markets, which will be good news for global steel producers and bad news for iron ore exporters in Australia and Brazil. While we are more bearish on iron ore than steel due to supply-side reforms and stricter environmental policies, we remain cautious getting short iron ore, given the Dalian Commodity Exchange's iron-ore futures are backwardated (prompt prices exceed deferred prices). This indicates buyers are willing to pay more for prompt delivery (e.g., next week) than they are for deferred delivery (e.g., next year). Energy: Overweight. The Saudi-Russia production deal will slow the rate of growth in supply relative to demand, which will tighten physical markets. This will cause inventories to draw, and the backwardation in crude to deepen. Our long Dec/17 vs. short Dec/18 WTI recommendation is up 700%. We are long at +$0.04/bbl, and will risk the spread going to -$0.05/bbl. We will take profits at $0.50/bbl. Base Metals: Neutral. Supply-side reforms, coupled with environmental restrictions will slow the growth of steel production in China this year, benefiting producers ex-China. Precious Metals: Neutral. Gold markets will become increasing volatile, with the Fed likely to keep any rate-hike decision on hold until it has greater clarity re the incoming Trump administration's fiscal policy intentions. Ags/Softs: Underweight. The USDA's most recent supply-demand balances continue to paint a bearish picture for grains, with global ending stocks expected to grow. Feature China will continue its supply-side structural reforms this year, focusing mainly on its coal and steel markets. China environmental policies will become stricter in 2017. This year will mark the first time the central government puts more weight on environmental protection over economic development in evaluating officials' performance since 1949, when the People's Republic of China was established. Supply growth will be slower than last year due to continuing reforms, and stricter environmental policies in the country. Among base metals and bulks, the steel and iron ore markets will be most affected. This will be good news for global steel producers and bad news for global iron ore producers. We are more bearish on iron ore than steel strategically, due to these supply-side reforms, stricter environmental policies, scrap steel substitution, and rising global iron ore supply. That said, we remain cautious getting short iron ore, given the Dalian Commodity Exchange's iron-ore futures are backwardated (prompt prices exceed deferred prices). This indicates buyers are willing to pay more for prompt delivery (e.g., next week) than they are for deferred delivery (e.g., next year). We are downgrading nickel from bullish to neutral, both tactically and strategically. We also are downgrading our tactically bullish stance on aluminum to neutral, as the Indonesian government on January 12 unexpectedly allowed exports of nickel ore and bauxite under certain conditions. China's Supply-Side Reforms In 2017 In 2016, steel prices rallied more than 90% from year-end 2015 levels, but Chinese crude steel and steel products production rose a mere 0.4% and 1.3% yoy, respectively. Back in 2009, when steel prices rose about 30% from November 2008 to August 2009, production grew 12.9% and 17.8% yoy for Chinese crude steel and the output of steel products, respectively (Chart 1). Chart 1China: A Slower Steel Production##br## Recovery Than In 2009 China: A Slower Steel Production Recovery Than In 2009 China: A Slower Steel Production Recovery Than In 2009 One reason for these disparate performances can be found in the massive production cuts made in China last year to crude steel capacity. In February 2016, China's central government announced that it planned to cut 100 to 150 million metric tons (mmt) of crude steel capacity over the five-year period of 2016-2020. While the country aimed to cut 45 mmt in 2016, the actual reduction accelerated in 2016H2 making the full year decrease much larger. According to the China Iron and Steel Association (CISA), 70 mmt of crude steel capacity was taken off line last year, equivalent to 6.2% of total crude steel production capacity in China. This explains, in part, the much slower crude steel production recovery last year when compared to the post-Global Financial Crisis (GFC) recovery in 2009. How much crude steel production capacity will China cut in 2017? Even though last year's 70 mmt capacity cut means about half of the five-year 100-150 mmt capacity-cut target was already achieved, the Chinese government does not show any sign of moderating its desire to see additional cuts. The Chinese Central Economic Work Conference (December 14-16, 2016) emphasized that 2017 will be a year to deepen supply-side structural reforms. Although the central government still has not finalized its 2017 target, we believe a further 40-50 mmt cut in 2017 is possible. For example, China's largest steel producing province - Hebei - has already announced its 2017 crude steel capacity reduction target, which will be 14.39 mmt, similar to its 2016 target of 14.22 mmt. We would note here that the actual cut for the Hebei province in 2016 was 16.24 mmt, much higher than the target, indicating officials will seek to err on the high side when it comes to taking production off line. In December 2016, the country launched a nationwide crackdown on production of so-called shoddy steel, also known as ditiaogang in Chinese - low-quality crude steel made from scrap metal, which is commonly used to produce substandard construction steel products. This material accounts for about 4% of Chinese crude steel output. Last week, the Chinese government ordered a full ban on "shoddy steel" production to be completed before June 30, 2017. This month, 12 inspection groups were sent to major shoddy steel producing provinces to oversee the implementation of the directive. In 2017, the Chinese government also plans to: rein in new steel production capacity; scrutinize new projects; push for more mergers; and generally tighten supervision in the steel sector. In early January, China's top economic planner - the National Development and Reform Commission (NDRC) - toughened its tiered electricity pricing to limit availabilities to outdated steel producers, and to advance its goal of capacity cuts. According to the NRDC website, the new measures raised the price paid by "outdated" steelmakers by 66.7% to 0.5 yuan per kWh, effective on Jan. 1, 2017. Outdated steelmakers, in the government's reckoning, are those scheduled to be phased out - for example, those shoddy steel producers - most of which are privately owned small- or medium- scale mills. Bottom Line: A further capacity cut will limit Chinese steel production growth in 2017. China's Environmental Policies In 2017 In 2016, the Chinese government increased the frequency at which it sent environmental inspection teams to major metal-producing provinces and cities, to ensure the smelters and refiners comply with state environmental rules. Factories that failed to meet environmental standards were ordered to permanently or temporarily shut down, depending on the severity of their violations. This year, with persistent and intensifying smog becoming a greater threat to the health of China's population, environmental policies will only get stricter, resulting in more frequent supply disruptions, especially in its steel industry. In addition to plant-specific environmental measures, in late 2016, China rolled out rules to evaluate the "green" efforts of local governments. For the first time since 1949, when the People's Republic of China was established, the central government indicated it would put more weight on environmental protection than on economic development, as measured by GDP, in evaluating local government officials' performance. This likely will reduce the local governments' incentive to support unqualified or unprofitable steel/aluminum production. Bottom Line: China's stricter environmental policies will cause more supply disruptions and increase production costs for the Chinese metal sector, especially the steel industry. Our Views On Iron Ore And Steel In 2017 We are strategically neutral on steel prices and bearish on iron ore prices. Supply-side reforms and stricter environmental policies in China likely will result in zero growth or even a small contraction in Chinese steel production, which may well support steel prices while reducing iron ore demand. This will be good news for global steel producers ex-China, and bad news for global iron ore producers. China is determined to cull all "shoddy steel" production by the end of June, which will make considerable volumes of scrap steel available to be used in good-quality steel production. Chinese steel producers are currently willing to replace iron ore with scrap steel in their steel production, given scrap steel prices are cheap versus iron ore and steel product prices (Chart 2). In addition, using scrap as an input to produce crude steel will save steel producers money on coking coal, the price of which has surged over the past year. Chinese steel demand growth may remain robust in 2017H1. Last year's stimulus still has not run out of steam, and this year's fiscal and monetary policy will stay accommodative.1 Raw-material costs in the form of iron ore, coking coal and oil soared versus levels seen last year, which means the production costs of steel now are much higher than last year. This will support steel prices (Chart 3). China's iron ore inventories are high, while domestic iron ore production is recovering (Chart 5, panels 1 and 2). With slowing domestic steel production, Chinese iron ore import growth likely will be subdued this year (Chart 5, panel 3). Global iron ore supplies are increasing. The "Big Three" producers - Vale, Rio Tinto, and BHP - all plan to boost production in response to profitable iron ore prices this year. Indeed, this month, Vale started its first iron-ore shipments from the giant new S11D mine. We will explore this in future research. Downgrading Our Nickel And Aluminum Views We are downgrading nickel from bullish to neutral, both tactically and strategically. One major reason we were bullish nickel was that there was no sign Indonesia's export ban - imposed in January 2014 - would be removed. With elevated global nickel output, surging Chinese nickel pig iron (NPI) imports, and rebounding Indonesian nickel ore exports, Chinese NPI production will recover in 2017, which will reduce the country's need for refined nickel imports (Chart 6). Our long Dec/17 LME nickel contract versus Dec/17 LME zinc contract was stopped out for a 5.1% loss this week. We are no longer bullish nickel versus zinc. We also are downgrading our tactically bullish stance on aluminum to neutral, after the Indonesian government unexpectedly allowed exports of nickel ore and bauxite under certain conditions earlier this month. We are removing our buy limit order to go long Mar/17 aluminum contracts if it falls to $1,640/MT from our shopping list. This is largely because of the continued growth of production relative to consumption globally, which looks like it will lift global stocks by the end of the 2016-17 crop year in September. While we do expect a slight decrease in output this year, it is difficult to upgrade our view at this point (Table 1). In the U.S., ending stocks are projected to reach levels not seen since the late 1980s, according to the USDA. Global consumption, meanwhile, is projected to increase a mere 100k tons, according to the USDA, which will lift ending stocks 1.2mm tons by the end of the crop year to a record 253.3mm tons. Corn: U.S. production is expected to fall, which, along with higher usage in the ethanol market, will contribute to lower stocks. However, on a global basis, production is set to outstrip consumption resulting in higher ending stocks at the end of the crop year. Soybeans: Same story here: Production growth outstripping consumption, leaving ending stocks higher by close to 7% yoy, based on the USDA's estimates. Rice: In relative terms, the rice market has the most bullish fundamentals - global production and consumption are roughly balanced, leaving expected ending stocks slightly above last year's level. We continue to favor rice over the other grains (save wheat) for this reason. Highlights Dear Client, This issue of BCA's Commodity & Energy Strategy features our 2017 Outlook for Bulks and Base Metals. The evolution of China's economy will, as always, be critical to these markets, given that country's outsized role in iron ore, steel and base metals. We are broadly neutral the complex, and, with the exception of the nickel market, see supply and demand relatively balanced. That said, the potential for price spikes - e.g., copper, where spare capacity is shrinking - and for monetary and fiscal policy errors to spill into these markets keeps downside price risk elevated. Next week, we will publish our 2017 Outlook for Energy Markets, with special attention to the oil market. As expected, OPEC and Russia agreed to cut production. As we went to press, WTI and Brent crude oil prices were up ~ 8.5% on the news. We will take profits today on our Long February 2017 Brent $50/bbl Calls vs. Short February 2017 $55/bbl Calls, which was up 73.6% basis Wednesday's close when we went to press. We remain long August 2017 WTI vs. Short November 2017 WTI futures in anticipation of a backwardated forward curve in 2017H2; as of Wednesday's close, this position returned 76.39% since November 3, when we recommended the exposure. Ryan, Senior Vice President The monetary and fiscal stimulus that massively boosted China's housing market this year will wind down, bringing an end to the run-up in iron ore, steel and base metals prices. While we expect "reflationary" policies to continue going into the Communist Party Congress next fall, when new leadership roles will be announced, we do not expect anything along the lines of the surge in policy stimulus seen earlier this year: Unwinding and controlling property-market excesses and high debt levels will limit policymakers' desire to turbo-charge the housing market again, limiting the boost such policies provide. We are downgrading our tactically bullish view on iron ore to neutral. Our out-of-consensus bullish call was proven correct with a 43% rally in iron ore prices within the past eight weeks.1 Strategically, we retain a bearish bias, as rising iron ore supply may overwhelm the market again in 2017H2. We remain tactically neutral and strategically bearish steel. Low steel inventories and production disruptions caused by China's recently launched environmental inspection program likely will continue to support steel prices in the near term. However, persistently high steel output and falling demand from the Chinese property sector should eventually knock down prices in 2017H2. We remain neutral copper going into 2017, expecting Chinese reflationary stimulus to continue along with a concerted effort to slow the housing boom in that country. This will still support real demand for copper, but will reduce demand from new construction. Manufacturing will play a larger role on the demand side next year, while a stronger USD could limit price appreciation. We still believe nickel will outperform zinc over a one-year time horizon. We are bullish nickel prices, both tactically and strategically, as we expect a supply deficit to widen on rising stainless steel demand and falling nickel ore supply in 2017. For zinc, we remain tactically neutral and strategically bearish. We expect zinc supply to rise considerably in response to current high prices. For the global aluminum market, we remain tactically bullish and strategically neutral. Supply shortages will likely persist ex-China over the next three to six months. We have three investment strategies, including long iron ore/short steel futures, long nickel/short zinc futures, and buying aluminum on weaknesses. Feature Iron Ore & Steel: Limited Upside In 2017 A Quick Recap Back in early October, we wrote an in-depth report on global iron ore and steel markets in which we made an out-of-consensus tactically bullish call on iron ore, expecting the price to reach the April high of $68.70/MT in 2016Q4. Our prediction was realized, with iron ore prices surging 43% to a two-year high of $79.81/MT on November 11 (Chart 1, panel 1). Although the steel market has been much stronger than the assessment driving our tactically neutral stance indicated earlier in the quarter, our call that iron ore would outperform steel in the near term was correct: Steel prices rose 21% during the same period of time - only half of the iron ore price rally (Chart 1, panel 1). Over the past two months, the rally occurred in both futures and spot markets, and in the markets globally (Chart 1, panels 2 and 3). Chart 1Iron Ore: Downgrade To Tactically Neutral Iron Ore: Downgrade To Tactically Neutral Iron Ore: Downgrade To Tactically Neutral Chart 2Steel: Remain Tactically Neutral Steel: Remain Tactically Neutral Steel: Remain Tactically Neutral The 2017 Outlook First, we downgrade our tactically bullish view on iron ore to neutral, as China likely will import less iron ore in 2017Q1 (Chart 2, panel 1). China has imposed stricter environmental regulations on its domestic metals industry since 2014 to control pollution. The government currently is sending environmental inspection teams to major steel-producing provinces to check how well the steel producers are complying with state environment rules. Many steel-producing factories were closed this year, due to environmental violations. This will constrain growth in Chinese steel output in the near term (Chart 2, panel 2). Between 2011 - 15, the state-owned Xinhua news agency states Chinese steel capacity has been reduced by 90 million MT; authorities want to cut as much as 150 million MT by 2020, including 45 million MT this year.2 Chinese steel production generally falls in January and February as workers are celebrating the Chinese Spring Festival - the most important festival for the Chinese. Iron ore inventories at major Chinese ports are still high (Chart 2, panel 3). Given iron ore prices have already rallied more than 100% since last December and steel demand outlook remains uncertain next year, most steel producers likely will choose to push off purchases into 2017Q2 or later. While China may slow its iron ore purchases next year, global iron ore supply is set to increase in 2017 as many projects will come on stream. The world's biggest iron ore project, Vale's S11D, which has a capacity of 90 million metric tons (mmt) per year, is expected to ship its first ore in January 2017. Moreover, with iron ore prices above $70/MT, global top iron ore companies with low production costs can be expected to sell as much as they can to maximize their profit, given their all-in production costs for high-quality iron ore (62% Fe) typically are between $30 and $35/MT.3 That said, we are not bearish on iron ore prices in the near term. We prefer to be neutral. Iron ore prices will have pullbacks, but the downside may be also limited in 2017H1. Chinese domestic iron ore production is still in a deep contraction (Chart 2, panel 4). Plus, most steel producing companies prefer high-quality ore from overseas over the domestic low-quality ore. In addition, almost all steel companies in China are profitable at present, which means Chinese steel production will rise after the Spring Festival holidays. All of these factors will support iron ore prices. Chart 3Iron Ore & Steel: Strategically Bearish Iron Ore & Steel: Strategically Bearish Iron Ore & Steel: Strategically Bearish Second, we retain our tactically neutral view on steel. Chinese steel demand was lifted by China's expansionary monetary and fiscal policies this year - which we have dubbed China's "reflationary" policy - which included reductions in its central bank's policy rate and reserve requirement ratio, and implementation of additional infrastructure projects (Chart 3). This was the driving force for the sharp steel price rally this year. The big question is how sustainable Chinese steel demand growth will be? This will be highly dependent on the Chinese government's decisions and actions. More than a third of steel demand is accounted for by the property market, of which some 70% is residential property.4 Mortgages accounted for approximately 71% of all new loans in August of this year, down from 90% in July, according to Reuters.5 This loan growth powered the iron ore and steel markets this past 12 - 18 months and China's credit-to-GDP ratio to extremely high levels. The OECD recently observed, "The high pace of debt accumulation was sustained despite weaker domestic demand growth. This raises concerns about the underlying quality of new credit, disorderly corporate defaults and the possible extent to which it has been used to support financial asset prices. Residential property prices in some of the largest cities have risen by over 30% year-on-year, although price growth in smaller cities has been much more modest. The price gains have been partly driven by loose monetary policy and ample credit availability as well as reduced land supply."6 Based on our calculations, Chinese steel demand started showing positive yoy growth in July and, so far, had posted four consecutive months of positive yoy growth from July to October. In September and October, the growth was accelerated to 8.3% and 6.6%, respectively, a clear improvement from the 0.8% yoy growth registered in July. The growth may last another three to six months but could peak sooner, if there are no new stimulus plans announced by the government. In addition to the housing sector, China's auto industry also saw significant demand growth. As China cut the sale taxes on small passenger vehicles from 10% to 5% this year, Chinese car sales jumped 13.6% yoy for the first 10 months of 2016, a significant improvement from a 5.7% yoy contraction in the same period of last year. If the government lets the tax cut expire at year-end, Chinese auto production may decline in 2017, which will weaken Chinese steel demand. In the meantime, Chinese steel producers will keep boosting production next year, which likely will limit the upside for steel prices. That said, current steel inventories in China are still low. According to the China Iron and Steel Association (CISA), steel inventories at large and medium steel enterprises fell 9% from mid-September to late October. This probably will limit the downside for steel prices. Third, we retain a strategic bearish view on both iron ore and steel. If there is no additional reflationary stimulus deployed in 2017, we expect Chinese steel demand to weaken. In the meantime, Chinese steel producers will keep boosting their production. Let these two factors run nine to 12 months, and we believe they will be sufficient to knock down both steel and iron ore prices. Our research last year concluded the Chinese property sector is structurally down-trending.7 Given that the property market is the biggest end user of steel in China, accounting for about 35% of total steel demand, we are strategically bearish on steel and iron ore prices. How To Make Money In The Iron Ore & Steel Market? Chart 4Take Profit On Long ##br##Iron Ore/ShortSteel Rebar Trade Take Profit On Long Iron Ore/Short Steel Rebar Trade Take Profit On Long Iron Ore/Short Steel Rebar Trade We went long May/17 iron ore futures in Dalian Futures Exchange in China and short May/17 steel rebar futures in Shanghai Futures Exchange on October 6 (Chart 4). Both contracts are denominated in RMB. The relative trade gives us a return of 18.1% in two months. We are taking profits with this publication, but we may re-initiate this pair trade on pullbacks. Risks If China deploys additional fiscal and monetary stimulus next year, similar in scope to this year's stimulus, we will re-evaluate our view accordingly. If global iron ore production is less than the market expects we could see further rallies in iron ore prices. Should this occur, we will re-examine our market call, as well. Copper: Market Is Balanced; Little Flex On Supply Side The reflationary stimulus that powered China's property markets - and drove demand for iron ore and steel higher - also propelled copper prices to dizzying heights in 2016H2. We do not expect this juggernaut to continue, and instead expect copper to trade sideways next year as global supply and demand stay relatively balanced (Chart 5). China accounts for roughly half of global refined copper demand (Chart 6). Manufacturing activity has the greatest impact on prices: A 1% increase in China's PMI translates to a 1.8% increase in LME copper prices (Chart 7). A 1% increase floor-space started in China leads to a 0.3% increase in LME copper prices (Chart 8). The surge in demand from the housing market lifted China's copper demand over the past 12 - 18 months, as credit creation in the form of home-mortgage loans expanded at a rapid clip (Chart 9). We expect the Chinese government to continue to try to rein in a booming property market, which has seen mortgage-loan growth of 90% p.a. recently. If the government is successful, this will limit price gains for copper next year. If not, the bubble will continue to expand in large tier-1 and -2 cities in China, making the copper rally's fundamental support tenous to say the least. Chart 8China PMIs and USD TWI Drive LME Prices China PMIs and USD TWI Drive LME Prices China PMIs and USD TWI Drive LME Prices Chart 9Mortgage Growth Likely Slows in 2017 Mortgage Growth Likely Slows in 2017 Mortgage Growth Likely Slows in 2017 This drives our expectation that the real economic activity in China - chiefly manufacturing - will be the dominant fundamental on the demand side for copper next year. On the supply side, we expect 2.65% yoy growth in refined copper production, just slightly above the International Copper Study Group's 2% estimate. Company and press reports cite a reduced mine capacity additions, lower ore content in mined output, and labor unrest as reasons supply side growth is slowing. Our balances reflect a convergence of supply and demand for next year, and also highlight the reduced flexibility in the system to respond to unplanned outages. For this reason, the global copper market could be prone to upside price risk in the event of a major unplanned production outage. Watch Out For USD Strength Copper, like all of the base metals, is sensitive to the path taken by the USD. We continue to expect the Fed to lift rates next month and a couple of times next year. This most likely will lift the USD 10% or so over the next 12 months. This would be bearish for base metals, particularly copper, since 92% of global demand for the red metal occurs outside the U.S. Our modeling indicates a 1% increase in the broad USD trade-weighted index leads to a 3.5% decrease in LME copper prices. A stronger USD will raise the local-currency cost of commodities ex-U.S. EM demand would suffer, which would slow the principal source of growth for base metals. Metals producers' ex-U.S. with little or no exposure to USD debt-service obligations would see local-currency operating costs fall. At the margin, this will lead to increased supply. These effects would combine to push commodity prices lower, producing a deflationary blowback to the U.S. Nickel & Zinc: Going Different Ways In 2017? Zinc has outperformed nickel significantly for the past six years. This year alone, zinc prices have shot up over 90% since January, almost doubling the 50% rally in nickel prices for the same period of time (Chart 10, panel 1). The nickel/zinc price ratio has declined to its lowest level since 1998 (Chart 10, panel 2). Will nickel continue underperforming zinc into 2017? Or will the trend reverse next year? We believe the latter has a higher probability. Tactically, we are bullish nickel and neutral zinc. Strategically, we are bullish nickel and bearish zinc.8 Zinc's bull story has been well-known for the past several years, and nickel's oversupplied bear story also has been commented on in the news. However, both markets' fundamentals are changing. Based on World Bureau of Metal Statistics (WBMS) data, for the first nine months of this year, the supply deficit in the global nickel market was at its highest level since 1996. Meanwhile, the global zinc market was already in balance (Chart 10, panels 3 and 4). For the nickel market, the ore shortage was mainly due to the Indonesian ore export ban, and Philippines' suspension of nickel miners for violating that country's environmental laws. For the zinc market, the ore shortage arose because of several big mines' depletion, years of underinvestment, and mine suspensions due to low prices late last year. The nickel ore shortage will become acute as the Indonesian ban remains in place and the Philippines' government becomes stricter on domestic mining operations. However, for zinc, most of the output loss occurred last year, and actually may be restored to the market in the near future. Zinc prices reached $2,811/MT last year as the market was adjusting to lost supply - the highest level since March 2008. In terms of demand, nickel exhibits much stronger demand growth versus zinc (Chart 11, panels 3 and 4). In addition, China's auto sales tax-cut policy will expire at year-end, which may cause Chinese auto production to fall in 2017. This will affect zinc much more than nickel, as less galvanized steel will be needed next year if Chinese car production falls. Investment Strategies We sold Dec/17 zinc at $2,400/MT on November 3, and the trade was stopped out at $2,500/MT with a 4% loss (Chart 12, panel 1). Zinc prices jumped 11.5% in four trading days in late November, which we believe was mainly driven by speculative buying. Nonetheless, in the near term, global zinc supply is still on the tight side, and zinc inventories are low (Chart 12, panel 2). Zinc prices could rally more in the near term. We were looking to go Long Dec/17 LME nickel vs. Short Dec/17 LME zinc if the ratio drops to 4.3 since mid-November (Chart 13, panel 1). We also suggested that if the order gets filled, put a stop-loss for the ratio at 4.15. But unfortunately the ratio declined to 4.08 on the next trading day (November 28), based on the closing price ratio, which triggered our predefined stop-loss level with a 2.2% loss. The ratio was trading at 4.17 again as of November 29. As the market is so volatile, we recommend initiating this relative trade if it drops below 4.05 to compensate the risk. If the order gets filled, we suggest putting a 5% stop-loss level for the relative trade. After all, nickel prices could still have pullbacks, as global nickel inventories still are elevated (Chart 13, panel 2). Risks Our strategically bearish view on zinc will be wrong if global zinc ore supply does not increase as much as we expect, or global zinc demand still has robust growth in 2017. Our strategically bullish view on nickel will be wrong if Indonesian refined nickel output increases quickly, resulting in a smaller supply deficit than the market expects. However, due to power shortages, poor infrastructure and funding problems, development on many of the smelters and stainless steel plants once envisioned for the nickel market have been delayed. We believe these problems will continue to be headwinds for Indonesian nickel output growth, and will continue to restrict supply growth going forward. Aluminum: Cautiously Bullish In 2017 Chart 14Aluminum: Remain Tactically Bullish ##br## And Strategically Neutral Aluminum: Remain Tactically Bullish And Strategically Neutral Aluminum: Remain Tactically Bullish And Strategically Neutral Sharp supply cuts combined with tight inventories have pushed aluminum prices higher this year. Prices in China have rallied more than 50% so far this year, which was more than double the 20% rise in the global aluminum market (Chart 14, panel 1). This probably indicates a tighter Chinese domestic market than the global (ex-China) market. Looking forward, we remain tactically bullish on LME aluminum prices and neutral on SHFE aluminum prices.9 The supply shortage will likely persist ex-China over next three to six months. Global aluminum production has declined faster than demand so far this year. Based on the WBMS data, global aluminum output was still in a deep contraction in September (Chart 14, panel 2). Even though China's operating capacity has been rising every month so far this year, Chinese total aluminum output for the first 10 months was still 1.1% less than the same period last year. In addition, considering the possible output loss due to the Spring Festival in late January, we believe it will take another three to six months for China to meet its own domestic demand and inventory restocking. Extremely tight domestic inventories should limit the downside of SHFE aluminum prices (Chart 14, panel 3) as the market adjusts on the supply side. We think there is more upside for LME aluminum prices, as the supply shortage will likely persist ex-China over next three to six months. Currently, Chinese aluminum prices are about 18% higher than the LME prices (both are in USD terms), which will likely limit the supply coming from China's exports to the rest of world. Strategically, we are neutral LME aluminum prices and bearish on SHFE aluminum prices. Currently, about 85% of the China's aluminum operating capacity is making money. With new low-cost capacity and more idled capacity coming back on line, profitable Chinese smelters will continue boosting their aluminum production to maximize profits. This, over a longer term like nine months to one year, should eventually spill over to the global market. Investment strategy Chart 15Still Look To Buy Aluminum Still Look To Buy Aluminum Still Look To Buy Aluminum We recommended buying the Mar/17 LME aluminum contract (Chart 15) if it falls to $1,640/MT (current: $1,721/MT). We expect the contract price to rise to $1,900/MT over the next three to five months. If our order is filled, we suggest a 5% stop-loss. Risks Prices at both the SHFE and LME may come under intense pressure if aluminum producers in China increases their output quickly, even at a small loss, in order to create jobs and revenue for local governments. If global aluminum demand falters in 2017 while supply is rising, we will revisit our strategically neutral view on LME aluminum prices. Highlights Tighter global oil markets resulting from the production cut we expect to be announced November 30 at OPEC's Vienna meeting, along with fiscal stimulus from the incoming Trump administration in the U.S., will continue to stoke inflation expectations. We believe gold is well suited for hedging investors' medium-term inflation exposure, given its sensitivity to 5-year/5-year CPI swaps in the U.S. and eurozone. If the Fed decides to get out ahead of this expected pick-up in inflation and inflation expectations by raising rates aggressively next year, we would expect any increase in gold prices - and oil prices, for that matter - to be challenged. For OPEC and non-OPEC producers, a larger production cut may be required to offset a stronger USD next year. Near term, we still like upside oil exposure, given our expectation that production will be cut. Energy: Overweight. We remain long Brent call spreads expiring at year-end, and long WTI front-to-back spreads in 2017H2, in anticipation of an oil-production cut. Base Metals: Neutral. We expect nickel to outperform zinc in 2017. Precious Metals: Neutral. We are long gold at $1,227/oz after our buy-stop was elected on November 11. We are including a 5% stop-loss for this position. Ags/Softs: Underweight. Our long Mar/17 wheat vs. beans order was filled on November 14. We still look to go long corn vs. sugar. Feature Chart of the WeekBrent, WTI Curves Will Flatten, ##br##Then Backwardate Following Oil-Production Cut bca.ces_wr_2016_11_17_c1 bca.ces_wr_2016_11_17_c1 Continuing production increases from sundry sources outside OPEC, which the International Energy Agency estimates will lift output almost 500k b/d in 2017, are turning the heat up on the Kingdom of Saudi Arabia (KSA) and Russia to agree a production cut at the Cartel's meeting in Vienna later this month. It's either that or risk another downdraft that takes prices closer to the bottom of our long-standing $40-to-$65/bbl price range that defines U.S. shale-oil economics. The unexpected strength in production growth outside OPEC likely will require KSA and Russia to come up with a production cut that exceeds the 1mm b/d we projected earlier this month would be required to lift prices into the mid-$50s/bbl range. On the back of the expected cuts, we recommended getting long a February 2017 Brent call spread - long the $50/bbl strike vs. short the $55/bbl strike at $1.21/bbl. As of Tuesday's close, when we mark our positions to market every week, the position was up 9.09%. Reduced output from KSA and Russia - and, most likely, Gulf allies of KSA - will force refiners globally to draw down crude in storage, and for refined product inventories to draw as well. This will lift the forward curves for Brent and WTI futures (Chart of the Week). We expect oil prices will increase by approximately $10/bbl, following the joint cuts of 500k b/d each we expect KSA and Russia, which will be announced November 30. This also will lift 3-year forward WTI futures prices, which, as we showed in previous research, share a common trend with 5y5y CPI swaps. As stocks continue to draw next year, we expect the forward Brent and WTI curves to flatten, and, in 2017H2, to backwardate - that is to say, prompt-delivery prices will trade above the price of oil delivered in the future. For this reason, we are long August 2017 WTI futures vs. short November 2017 WTI futures, expecting the price difference between the two, which favors the deferred contract at present (i.e., a contango curve), to flip in favor of the Aug/17 contract. Chart 2Longer-dated WTI Futures, ##br##Inflation Expectations Rising bca.ces_wr_2016_11_17_c2 bca.ces_wr_2016_11_17_c2 Fiscal Stimulus Expected in the U.S. The election of Donald J. Trump as the 45th president of the U.S. likely will usher in significant fiscal stimulus beginning next year, particularly as Republicans now control the Presidency and Congress for the first time since 2005 - 06, when George W. Bush was president. Trump campaigned on a promise of significant fiscal stimulus, which likely will, among other things, stoke inflation expectations as money starts to flow to infrastructure projects and tax cuts toward the end of next year. Even before Trump's election 5-year/5-year (5y5y) CPI swaps were ticking higher, as oil markets rebalanced and started to discount the drawdown in global inventories this year and next (Chart 2). As the outlines of the Trump administration's fiscal policy take shape and money starts to flow to infrastructure projects, we expect inflation expectations to continue to rise. In previous research, we showed 5y5y CPI swaps and 3-year forward WTI futures are cointegrated, meaning they follow the same long-term trend. Indeed, we can specify 5y5y CPI swaps in the U.S. and eurozone directly as a function of 3-year forward WTI futures.1 Gold Will Lift With Rising Inflation Expectations... In the post-Global Financial Crisis (GFC) markets, gold prices have shared a common trend with U.S. CPI 5y5y swaps and real interest rates, which we show in a new model (Chart 3A, top panel).2 Using this specification, we find a 1% increase in the U.S. 5y5y CPI swaps increases gold prices by slightly more than 9%. Similarly, we find a 1% increase in EMU 5y5y CPI swaps increases gold prices by slightly more than 10% (Chart 3B, top panel).3 Of course, investors always can go straight to Treasury Inflation Protected Securities (TIPS) for inflation protection, given the evolution of the respective CPIs in the U.S. and eurozone drives returns for these securities (Chart 4). However, we believe gold gives investors higher leverage to actual inflation and expected inflation. The Fed will not sit idly by and just watch inflation expectations move higher next year. Indeed, prior to the election, we expected two rate hikes next year, following a likely rate increase at the FOMC's meeting next month. With expectations of a tightening oil market, and a fresh round of fiscal stimulus from the incoming Trump administration, the odds of an even stronger USD increase. We had been expecting the USD will appreciate 10% over the next year or so, as a result of the upcoming December rate hike and two additional hikes next year. This could change, since, as, our Foreign Exchange Strategy service noted, "Trump's electoral victory only re-enforces our bullish stance on the dollar."4 A stronger USD, all else equal, is bearish for commodities generally, since it raises the cost of dollar-denominated commodities ex-U.S., and lowers the costs of commodity producers in local-currency terms. The former effect depresses demand at the margin, while the latter raises supply at the margin. Both effects would combine to reduce oil prices at the margin (Chart 5). This would, in turn, lower inflation expectations, which would feed into lower gold prices (Chart 6). Chart 5A Stronger USD Would Be Bearish For Oil bca.ces_wr_2016_11_17_c5 bca.ces_wr_2016_11_17_c5 Chart 6And Gold Prices As It Would Lower Inflation Expectations bca.ces_wr_2016_11_17_c6 bca.ces_wr_2016_11_17_c6 Our FX view, is complicated by the possibility the Fed might want to run a "high-pressure economy" next year, and the potential for additional Chinese fiscal stimulus going into the 19th Communist Party Congress next fall. If both the U.S. and China deploy significant fiscal stimulus next year, the growth in these economies could overwhelm the negative effects of a stronger USD, and industrial commodities - chiefly base metals, iron ore and steel - could rally as demand picks up. Oil demand also would be expected to pick up as a result of the combined fiscal stimulus coming out of the U.S. and China, both from infrastructure build-outs and income growth. KSA - Russia Oil-Production Cut Gets Complicated These considerations will complicate the calculus of KSA and Russia and their respective oil-producing allies as the November 30 OPEC meeting in Vienna draws near. If the Fed moves to get out ahead of increasing inflation expectations by adding another rate hike or two next year, oil prices will encounter a significant headwind. OPEC and non-OPEC producers could very well find themselves back at the bargaining table negotiating additional cuts, as prices come under pressure next year from higher U.S. interest rates. It is too early to act on any speculation regarding fiscal policy in the U.S. or China next year. However, given our expectation for an oil-production cut announcement later this month at OPEC's Vienna meeting, we are confident staying long the Brent $50/$55 call spread, and the long Jul/17 vs. short Nov/17 WTI spread position we recommended earlier this month. As greater clarity emerges on U.S. and Chinese fiscal policy going into next year, we will update our assessments. Bottom Line: We expect global oil markets to tighten as KSA and Russia engineer a production cut, which will be announced at OPEC's Vienna meeting later this month. Fiscal stimulus from the incoming Trump administration in the U.S., and possible fiscal stimulus in China next year could put a bid under commodities. However, if the Fed gets out ahead of the expected pick-up in inflation and inflation expectations by raising rates aggressively next year, any increase in commodity prices - oil and gold, in particular - will be challenged. KSA and Russia could find themselves back at the bargaining table, negotiating yet another production cut to offset a stronger USD. That said, we are retaining our upside oil exposure via a Brent $50/$55 call spread expiring at the end of this year, and our long Jul/17 WTI vs. short Nov/17 WTI futures, which will go into the money as the forward curve flattens and then goes into a backwardation. Its supply deficit is likely to widen on rising stainless steel demand and falling nickel ore supply in 2017. China will continue to increase its refined nickel imports to meet strong domestic stainless steel production growth. We remain strategically bearish zinc even though our short Dec/17 LME zinc position got stopped out at $2500/MT with a 4% loss. We expect nickel to outperform zinc considerably in 2017. We recommend buying Dec/17 LME nickel contract versus Dec/17 LME zinc contract at 4.3 (current level: 4.38). If the order gets filled, we suggest putting a stop-loss level for the ratio at 4.15. Nickel prices have gone up over 50% since bottoming in February (Chart 7, panel 1). The global nickel supply deficit reached a record high of 75 thousand metric tons (kt) for the first eight months of this year, based on the World Bureau of Metal Statistics (WBMS) data (Chart 7, panel 2). More upside for nickel in 2017 On the supply side, the outlook is not promising in 2017. Global nickel ore and refined nickel production fell 5.2% and 1.1% yoy for the first eight months of this year, respectively, according to the WBMS data (Chart 7, panel 3). The newly elected Philippine government is clearly aiming for "responsible mining," and has been highly restrictive on domestic nickel mining activities, actions that likely will reduce the country's nickel ore production in 2017. The Philippines became the world's biggest nickel ore producer and exporter after Indonesia banned nickel ore exports in January 2014. The Philippines has implemented a national audit on domestic mines from July to September and has halted 10 mines for their environmental violations since July. Eight of them are nickel producers, which account for about 10% of the country's total nickel output. In late September, the government further declared that 12 more mines (mostly nickel) were recommended for suspension, and 18 firms are also subject to a further review. Stringent policy oversight will be the on-going theme for Philippine mines. We expect more suspensions in the country next year. There is no sign the export ban will be removed by the Indonesian government. Since Indonesia banned nickel ore exports in January 2014, the country's nickel ore output has declined 84% from 2013 to 2015. This occurred even though smelters were built locally, which will allow more nickel ore output in Indonesia. However, the incremental Indonesian output is unlikely to make up for the global nickel ore shortage next year. Global nickel demand is on the rise again (Chart 7, panel 4). According to the International Stainless Steel Forum (ISSF), global stainless steel production grew by 11.5% in 2016Q2 from only 3.7% yoy in 2016Q1. Comparatively, in 2015, the growth was a negative 0.3%. Due to fiscal and monetary stimulus in China this year, we expect continued growth in global stainless steel production in 2017. Why China Is Important To Global Nickel Markets China is the world's biggest nickel producer, consumer and importer. Its primary effect on nickel prices is through refined nickel imports. It also influences global stainless steel prices through stainless steel exports. In comparison to the global supply deficit of 75 kt, the deficit in China widened to 346 kt for the first eight months of this year - the highest physical shortage ever (Chart 8, panel 1). China has driven the global growth of both refined nickel production and nickel consumption since 2010 (Chart 8, panels 2 and 3). During the first eight months of this year, Chinese nickel production dropped sharply to 40.5 kt, nearly three times the global nickel output loss of 13.6 kt. For the same period, China's nickel demand growth accounted for 67% of global growth. In addition, the country produces about 53% of global stainless steel and exports about 10% of domestic-made stainless steel products to the rest of world (Chart 8, panel 4). Clearly, China is extremely important to both the global stainless steel and nickel markets. China Needs To Import More Nickel in 2017 Looking forward, China is likely to continue increasing its nickel imports to meet a growing domestic supply deficit (Chart 9, panel 1). The country's ore imports have been declining because of Indonesia's ban since 2014, and further dropped this year on the Philippine's suspensions (Chart 9, panel 2). Scarcer ore supply drove down Chinese refined nickel and nickel pig iron (NPI) output every year for the past three consecutive years (including this year). Chart 8China: A Key Factor For Nickel Market China: A Key Factor For Nickel Market China: A Key Factor For Nickel Market Chart 9Chinese Nickel Imports Are Set To Rise bca.ces_wr_2016_11_17_c9 bca.ces_wr_2016_11_17_c9 Prior to 2014, China imported nickel ores from Indonesia to produce NPI, which is used in its domestic stainless steel production. In 2013, only 20% of domestic nickel demand was met by unwrought nickel imports. After 2014, China's higher nickel ore imports from the Philippines were not able to make up the import losses from Indonesia (Chart 9, panel 3). As a result, in 2015, the percentage of domestic nickel demand met by unwrought nickel imports jumped to 47%. Furthermore, for the first eight months of this year, imports accounted for 57% of Chinese demand. Before the Indonesian ban in 2014, Chinese stainless steel producers and NPI producers built up mammoth nickel ore inventories for their stainless steel ore NPI production (Chart 9, panel 4). Now, Chinese laterite ore inventories are much lower than three years ago. Plus, most of the inventories likely are low nickel-content Philippines ore. Besides the tight ore inventory, China's stainless-steel output is accelerating. According to Beijing Antaike Information Development Co., a state-backed research firm, for the first nine months of 2016, Chinese nickel-based stainless steel output grew 11.3% yoy, a much stronger growth rate than the 4% seen during the same period last year. Given falling domestic nickel output and increasing nickel demand from the stainless steel sector, China seems to have no other choice but to import more refined nickel or NPI from overseas. Downside Risks Nickel prices could fall sharply in the near term if massive LME inventories are released to the global market. After all, global nickel inventories currently are at a high level of more than 350 kt, which is more than enough to meet the supply deficit of 75 kt (Chart 10, panel 1). However, as prices are still at the very low end of the range over the past 13 years, we believe that the odds of a massive, sudden inventory release is small. Inventory holders will be hesitant to sell their precious inventory too quickly, therefore the inventory release will likely be gradual, especially given the continuing export ban in Indonesia and a likely increase in the suspension of mines in the Philippines. In the longer term, if Indonesian refined nickel output continues growing at the pace registered in the past two years, the global nickel supply deficit may be much less than the market expects (Chart 10, panel 2). In that scenario, nickel prices will also fall. Due to power supply shortages, poor infrastructure and funding problems, many of the smelters and stainless steel plants' development have got delayed, so we believe these problems will continue to be headwinds for Indonesian nickel output growth. A five-million capacity stainless steel project, funded by three Chinese companies, potentially making Indonesia the world's second biggest stainless steel producer, will only be in production by 2018. Therefore, we believe next year is still a good window for a further rally in nickel prices. In addition, global stainless steel output may weaken again after this year's stimulus from China runs out of steam, which will also weigh on nickel prices (Chart 10, panel 3). We will monitor these risks closely. Investment strategy We expect nickel to outperform zinc considerably in 2017. Nickel has underperformed zinc massively since 2010 with the nickel/zinc price ratio tumbling to a 17-year low (Chart 11, panel 1).
