Neutral - Downgrade Alert The National Restaurant Association's Restaurant Performance Index (RPI), a measure of the industry's outlook, has spent most of the past decade above 100, indicating industry expansion (second panel). However, this has not translated into restaurant stock outperformance (top panel). On a rate of change basis (right side, second panel), the direction of the RPI offers better insight in the relative share price ratio movements. This metric has recently rolled over, sending a negative message. Restaurants have been continuously losing share of the consumer's wallet for the past two years, while food input costs have held mostly constant (third panel), suggesting industry margins are tightening. At the same time, construction spending has been steadily heading upward (bottom panel) at a time when employment costs (the largest industry input cost) have also been rising. This implication of lower returns on a higher capital base does not bode well for still reasonably expensive valuations. Further, the Expectations Index, a reflection of restaurant operators' six-month outlook, rose to its highest level since 2014 (third panel). We are much less sanguine. Consumers have been spending fewer of their dollars in restaurants for the last two years and the trend is now accelerating to the downside at the fastest rate since the GFC (bottom panel). With this deflationary backdrop, rapid sales growth seems overly optimistic. We continue to remain on the fence and reiterate our neutral recommendation. Feature The S&P 500 remained resilient in the face of the fourth Fed interest rate hike and the drubbing in the tech sector. The latter is notable given that a select few stocks have contributed roughly one quarter of the overall market's gains this year, and signals that money is not leaving equities en masse, but is merely rotating into other sectors. This suggests that consolidation rather than correction is the main watchword. Our view remains that stocks are in a sweet spot: a lack of inflation pressures has kept long-term interest rates at bay, despite decent economic momentum and rising corporate profits. The latter have been driven by impressive corporate pricing power gains (see Chart 1 from last week's Weekly Report), creating an ideal equity market scenario whereby the business sector can grow profits without any corresponding consumer price inflation pressures. Investors are likely to extrapolate this goldilocks equity scenario for a while longer, given that our Reflation Gauge (RG), a combination of oil prices, Treasury yields and the U.S. dollar, has exploded to the highest level since 2010 and just shy of all-time highs. The RG leads both the U.S. economic surprise index and equity sentiment (Chart 1). If economic activity begins to reaccelerate, as we expect and irrespective of tax reform success, the window is open for additional equity market gains. Meanwhile, the mini sector rotation that commenced two weeks ago is a healthy development and may not be a precursor to a more vicious and widespread correction. In recent Weekly Reports, we have shown that our Equity Market Internal Dynamics Indicator was signaling that upward momentum in the broad market was well supported by the character of market participation (see Chart 2 from the May 15th Weekly Report). Chart 2 shows that lately the small/large ratio has sprung back to life. Growth/value stalled near the previous all-time peak, and capital has flowed out of frothy tech stocks and into the cheaper and more economic-sensitive financials sector. Against a backdrop of a budding rebound in domestic economic data, this recent market rotation is likely to stay intact. That view is corroborated by the collapse in correlations among stocks and overall assets. The CBOE's implied correlation index has fallen to fresh cyclical lows, which suggests that investors have become increasingly discerning and that earnings fundamentals/valuations should become the primary drivers of stock market returns. Keep in mind that empirical evidence shows that receding stock correlations also underpin the broad equity market (top & bottom panels, Chart 2). All of these fluctuations signal that the broad equity market is more likely to build a base before it resumes its advance to new cyclical highs, rather than suffer an imminent and major correction. As such, we continue to slowly and deliberately recalibrate our portfolio away from its previously heavy bias toward defensives. This week we make two consumer-related shifts. Q1 industry conference calls revealed that improved store traffic and better offerings boosted same-store sales, and relative share prices followed suit from a technically depressed level. That caused sell side analysts to modestly lift relative EPS forecasts, but a valuation re-rating still explains the bulk of the stock price surge (Chart 5). We are reluctant to pay a 40% premium to the broad market on a 12-month forward P/E basis. The National Restaurant Association's Restaurant Performance Index fell to the boom/bust 100 line and downside momentum has accelerated (second panel, Chart 5). Worrisomely, the Current Situation Index (not shown) of the same survey was in the contraction zone for "the sixth time in the last seven months". Similarly, the Expectations Index also decelerated, heralding an uncertain dining outlook. Indeed, demand for away from home dining is on the decline in absolute terms and compared with overall retail sales and consumption (middle panel, Chart 6). This suggests that the first quarter increase in store traffic may not be sustainable (top panel, Chart 6). Leading indicators of profit margins have also eroded. An uptick in commodity input costs and 8% growth in the industry's wage bill, stand in marked contrast with anemic industry pricing power. Our restaurants profit margin gauge captures all of these forces and warns that a squeeze looms (Chart 7). Nevertheless, it is not all bad news. The improvement in consumer finances should counterbalance some of the casual dining industry's deficient demand hiccups. Rising household net worth makes consumers feel wealthier, and therefore increases their marginal propensity to spend. Importantly, the $15-$35K income cohort also expects a sizable boost to their take home pay, according to the latest Conference Board survey data (not shown). Importantly, the earnings headwind from foreign sales exposure has likely morphed into a profit tailwind. U.S. dollar softness is not only evident against G10 currencies, but also emerging market (EM) FX rates (Chart 8). In addition, healthy EM domestic demand is the mirror image of fickle U.S. final demand. EM central banks are easing monetary policy - whereas the Fed hiked for a fourth time this cycle last week - in order to rekindle EM consumer spending/growth. In sum, the playable rally in the S&P restaurants index has run its course and a profit recovery is fully priced in frothy valuations. The V-shaped rebound in share prices has outpaced fundamental improvements, and a consolidation/corrective phase is inevitable. Bottom Line: While we remain overweight the S&P consumer discretionary sector, we recommend booking profits of 11% in the S&P restaurants index (MCD, SBUX, YUM, DRI, CMG), and moving to a benchmark allocation. Time To Downgrade Hypermarkets While investors have shed anything retail related year-to-date (YTD), big box retailers have been a positive exception. In fact, the S&P hypermarkets index has been a stalwart performer YTD, outshining both the broad consumer staples universe and the overall market. Is this impressive run-up sustainable? The short answer is no. Three main headwinds suggest that some caution is warranted now that index outperformance has eliminated the previous valuation appeal: soft pricing power likely further aggravated by new German competitors expanding in/entering the U.S. market, the ongoing assault from online retailers and the improving U.S. economy, especially consumer spending. These factors imply that profit margins will remain under chronic pressure, but concerns could become more acute on a cyclical basis. Consumer goods import prices have surged in recent months (Chart 9), and the depreciating U.S. dollar is likely to sustain this uptrend. Cutthroat competition means that retailers will likely absorb these rising costs, to the detriment of profit margins. While food prices are making an effort to exit the deflation zone, ALDI and Lidl, two deep-pocketed German competitors are entering the U.S. retail scene, reportedly with massive expansion plans. Tesco, Sainsbury's and ASDA in the U.K., Carrefour in Europe and Woolworth's and Coles in Australia continue to feel the wrath of German retailers. Consequently, it would be dangerous to extrapolate the nascent improvement in retail food CPI. All of this is likely to sustain the profit margin squeeze (Chart 9). Further, the online retail onslaught will continue to escalate. The Amazon juggernaut appears unstoppable. The latest news that it will take over Whole Foods Market confirms that even grocery sales are now seriously on its radar screen. Chart 10 shows that non-store retail sales continue to grow at a much faster pace than traditional retailers. The greater the market share gains for online retailers, the larger the downward pressure on hypermarkets relative profitability (relative retail sales shown inverted, second panel, Chart 10). Under such a tough operating backdrop we are reluctant to pay a premium valuation for this safe haven sector. Worrisomely, soft revenue growth argues against a further a valuation re-rating (Chart 11). Finally, macro forces required to spur better revenue no longer exist. The U.S. economy has entered a self-reinforcing recovery. While personal consumption expenditures have underwhelmed of late, buoyant job certainty and a vibrant housing market are boosting consumer confidence. Before long, consumers should loosen their purse strings and indulge anew. Historically, a lively consumer spending backdrop has been inversely correlated with relative share prices (PCE is shown inverted, Chart 12). Similarly, Federal tax coffers have started to refill following a one year hiatus (bottom panel, Chart 12). The implication is that incomes and profits are expanding, boosting the incentive for consumers to "trade up" and shop at higher ticket stores. Nevertheless, some partial offsets exist. The lower income consumer is the industry's main clientele and low interest rates, low gasoline prices and soaring income confidence for this consumer cohort should cushion store traffic woes (third panel, Chart 13). Meanwhile, the overall retail sales price deflator has tentatively troughed, albeit it continues to deflate. Given the high volume nature of the hypermarket industry, any small positive change in pricing power tends to have a meaningful impact on sales growth (second panel, Chart 13). Multi-year highs in overall income growth signals that on average consumers will have more disposable income. The bottom panel of Chart 13 shows that income growth has been a reliable indicator for hypermarket EPS. Adding it up, this is an opportune time to book modest profits and downgrade exposure in the S&P hypermarkets index to neutral. Intensified inter-industry competition, the onslaught of online retailers and a rebounding U.S. economy argue against extrapolating recent optimism far into the future. Feature Equities are exhibiting signs of mild fatigue. Breadth has begun to narrow, and new highs have sagged compared with new lows (Chart 1). Both of these technical developments have warned of previous tactical pullbacks. The recent reset in oil prices may also test investor nerves. Oil prices have been a critical macro variable, because they influence inflation expectations and the corporate bond market (high yield bond spreads shown inverted, Chart 1). Crude oil price corrections have accurately timed equity retreats (Chart 1), and general risk aversion phases. To be sure, the global economy is no longer on a deflationary precipice, suggesting that weaker oil prices may not foreshadow a soft patch, but they may be a good enough excuse for profit taking in the equity market after a good run. Contrary to popular perception, cyclical sectors have not led the broad market so far in 2017. In fact, energy, materials and industrials have all broken down in relative performance terms (Chart 2), after peaking in mid-December. Only the technology sector has stayed resilient. Insipid cyclical sector performance has occurred within the context of a synchronized lift in global economic growth and recovering corporate sector pricing power. So why are cyclical sectors lagging? It may simply be a digestion phase. However, a different interpretation is that a number of key macro factors fail to confirm the durability of last year's outperformance, suggesting that defensive outperformance could last. Concerns that the current global inventory cycle may not morph into a broad-based upturn in global final demand continue to linger: the global credit impulse remains anemic, the Fed and China are tightening monetary policy and commodity markets are cracking (Chart 3). The lack of any meaningful improvement in Chinese loan demand signals that the economy may be quick to cool as the authorities tap the breaks on credit growth. It would take a decisive depreciation in the U.S. dollar to boost the relative profit fortunes of capital spending-dependent cyclical sectors on a sustainable basis. On a more positive note, the Fed's benign forward guidance last week bears close attention. If the U.S. dollar loses upside support, particularly with the ECB contemplating a retreat from full throttle easing, it could change the investment landscape. By reminding markets that their inflation target is symmetric, the Fed signaled it will be willing to tolerate a modest inflation overshoot, which is positive for risk assets in the short run. A softer U.S. dollar would take the pressure off of developing countries, support commodity prices, and bolster our cyclical sector sales models and Cyclical Macro Indicators. However, Chart 4 shows that the objective message from our models remains consistent with continued defensive sector outperformance. With a more protectionist U.S. Administration, we remain reluctant to position exclusively for a much weaker dollar. The ongoing underperformance of emerging market equities relative to U.S. and global benchmarks reinforces that foreign-sourced profit growth continues to lag (Chart 5). We will look to selectively add cyclical exposure when the objective message from our Indicators provides confirmation that earnings-driven outperformance lies ahead. At the moment, there is no such confirmation. In fact, the elevated reading in the SKEW index continues to signal that a defensive posture will optimize portfolio performance (Chart 5). In sum, we continue to characterize the broad market's current momentum as an overshoot phase, with additional technical upside potential, but the rally is starting to fray around the edges. In this environment, holding a mostly defensive basket with selective beta exposure is still recommended. Importantly, within the defensive universe, there are tweaks to be made, especially if the U.S. dollar stops rising. Fade The Pharmaceuticals Rebound Health care has been the second strongest of the eleven broad sectors year-to-date, contrary to popular perception. That is in line with the flattening yield curve, cresting in inflation expectations and a modest correction in oil prices (Chart 6), all of which have revived the allure of non-cyclical sectors. Moreover, our Cyclical Macro Indicator (CMI) for the health care sector remains firm, supported by the ongoing large pricing power advantage. Relative value is the most attractive it has been in five years. The heavyweight pharmaceutical group has led the sector's tactical charge, recouping the ground lost, in relative performance terms, leading up to the U.S. election. While we were caught off guard by the severity of the pullback last September/October, we refrained from selling into an oversold market and noted our intention to lighten positions whenever the inevitable relief rally occurred. The time has come to execute on this thesis. Pharmaceutical stocks are very cheap and have discounted a hostile regulatory environment. The relative forward P/E is well below its historic mean, even though both 12-month and 5-year relative forward earnings growth expectations are depressed (Chart 8). Typically, the latter would serve to artificially inflate valuations. These conditions exist even though free cash flow growth remains strong; merger activity has been solid, albeit ebbing in recent months; and companies have used excess capital to reduce total shares outstanding (Chart 8). In other words, relative forward earnings would have to decline substantially to validate these expectations. Is this plausible? Much depends on the regulatory environment. While details of the U.S. Administration's proposal to replace the Affordable Care Act have started to leak out, final details are still elusive and legislative action is not imminent. So far, it appears as if a worst case scenario would see an increase in the number of uninsured Americans, with a rising cost of insurance (to the benefit of managed care companies). According to the Department of Health & Human Services, the uninsured rate of the U.S. population nearly halved from 16% in 2010 to 9% in 2015. That led to a lift in the number of procedures performed and bolstered hospital bottom lines. Hospitals are a major pharmaceutical buying group. Higher utilization rates fed increased pharmaceutical demand for a number of years. However, drug spending growth has dropped off, and if the legion of uninsured patients rises anew in the coming years, then hospital utilization rates will decline, taking drug consumption growth down with it. Moreover, Trump wants to streamline the FDA's approval process, which would ultimately boost the number of high margin new drugs coming to market. But at the same time, if government is given leeway to negotiate drug prices directly with drug companies, then pricing power will continue to converge down toward overall corporate sector pricing power, especially if drug consumption rates ease (Chart 9). At the moment, drug consumption growth remains above the rate of overall consumption growth, but that is much slower than during the boom following the introduction of the Affordable Care Act. Retail sales at pharmacies are growing robustly, and hospitals are still adding staff, signaling that they continue to position for expansion, i.e. rising procedure volumes (Chart 10). On the downside, the strong U.S. dollar is a big drag on top-line growth. Drug imports exceed exports by a wide margin, resulting in a negative trade balance and a drag on U.S. drug company profits, all else equal. The combination of a sales growth deceleration and adequate channel inventories has capped drug output growth (Chart 10). That is a productivity and profit margin headwind. Against this background, the industry will need an external assist to deliver profit outperformance. Relative profit estimates rise when disinflationary forces reign supreme, as measured by the NFIB planned price hikes series (shown inverted, Chart 11). This measure of future corporate pricing power intentions has rolled over, but broader measures of inflation are creeping higher. The good news is that even though U.S. dollar strength is an export drag, the negative drug trade balance suggests that it will hurt other industries more. Indeed, a rising currency often coincides with profit outperformance (Chart 11). There is not enough evidence that exogenous factors will offset slowing domestic drug consumption growth. In all, the case for a further and sustained relative performance recovery has weakened, and we are taking advantage of this year's oversold bounce to move to the sidelines. Bottom Line: Trim the S&P pharmaceuticals index to neutral. This position was deep in the money initially, but last year's downdraft pushed it into a loss position of 10%. This consolidation has restored value and created an attractive technical entry point (Chart 12, bottom panel). Importantly, industry earnings fundamentals are on the upswing. Our consumer discretionary sector Cyclical Macro Indicator has perked up (Chart 12), supported by an increase in wages, and more recently, the decline in oil prices. The latter is freeing up disposable income, which consumers have an incentive to spend given that household net worth (HNW) has climbed to all-time highs as a percent of disposable income (Chart 13). While we remain overweight housing related equities (homebuilders and home improvement retailers) in addition to our upbeat view on the media and advertising complex, a buying opportunity has surfaced in the neglected S&P restaurants index. We booked gains on an underweight position and lifted exposure to neutral back in late-October. Since then, value has improved further, while leading sales indicators continue to firm. Stronger consumer finances should flow into the casual dining industry. Sales have already started to reaccelerate, and should climb further based on the leading message from HNW (Chart 14). The lower income, $15K-$35K, cohort is also feeling increasingly confident, according to the latest Conference Board survey data (Chart 14). Meanwhile, the National Association of Restaurants Performance Index has regained momentum (Chart 15), signaling increased activity and rising confidence among restaurateurs. Our restaurants profit margin proxy (comprising restaurants CPI versus a blend of the industry's wage bill and food commodity costs) is trending higher. That is notable because it has a good track record in leading relative earnings growth estimates (Chart 15). Nevertheless, it is not all good news. International exposure remains a headache. Typically, soft EM currencies warn of translation drags on foreign sourced revenue (Chart 16). This cycle, there is an offset, as EM interest rates have come down, which is a plus for domestic demand (Chart 16). Thus, the headwind from outside the U.S. should abate as the year progresses. Adding it all up, factors are falling into place for a playable rally in the under-owned and unloved S&P restaurants index. Feature Equity market buoyancy remains a liquidity rather than an earnings story. Fed commentary and the trend in global bond yields, a reflection of the global central bank narrative, continue to exert an outsize influence on short-term price action and momentum. In the background, earnings are a wildcard. Companies may be surpassing beaten down third quarter estimates, but the path of profits over the next several quarters is by no means assured and will determine the durability of any stock market advance. Even excluding the persistent drag from narrowing profit margins, courtesy of falling productivity and increasing unit labor costs, it is dangerous to look at the corporate profit outlook through rose colored glasses. The low level of economic growth, both at home and abroad, represents a major hurdle to the corporate sector. Total business sales have climbed back up to zero, but it is premature to forecast meaningful growth ahead based on moribund global export growth (Chart 1), and/or leading economic indicators. After all, sales growth has been virtually non-existent for years, reinforcing that earnings per share have been driven by cost cutting and buybacks. While measured consumer price inflation has crept higher, corporate sector pricing power remains virtually non-existent. The producer price index is still deflating, despite the rally in oil prices. U.S. import prices are very weak (Chart 1). The negative global credit impulse warns that there is still no impetus to reinvigorate final demand, and by extension, global profits (Chart 1). It is hard to envision an economic reacceleration as long as the corporate sector is more inclined to retrench than expand, as heralded by stressed balance sheets and weak durable goods orders (Chart 2). Chart 3 shows BCA's two U.S. profit models. The first one is based on reflationary variables, such as the dollar, bond yields and oil prices. It is designed to predict the trend in forward earnings momentum. The second model looks at macro data such as new orders, labor costs and productivity growth to forecast the trend in actual operating earnings. This model is slightly more optimistic (Chart 3, bottom panel), and signals a decisive end to the profit contraction, albeit not a growth rate sufficient to satisfy double-digit analysts forecasts or rich valuations. The U.S. dollar is a major wildcard, as any sustained strength would compromise earnings. Typically, major profit expansions only occur after the currency begins to depreciate and labor cost inflation ebbs (Chart 2). The late-1990s was an exception, as profits climbed alongside the currency and amidst rising wage inflation (Chart 2). However, that was during an economic and credit boom, two key factors that are conspicuously absent at the moment. Nevertheless, as discussed in past Weekly Reports, the flood of central bank liquidity could sustain the overshoot in equity prices for a while longer. Investors have demonstrated a willingness to look through soggy profits as long as the liquidity taps remain open. Despite the possibility of a stubbornly resilient broad market, we do not recommend interpreting it as a sign of economic vitality, and consider it high risk. Our portfolio strategy is based on expected sectoral earnings trends, as liquidity is subject to the whims of central bankers. We recommend a largely defensive sector portfolio, with some exceptions, as discussed in last week's Special Report. Our cyclical exposure remains confined to consumption-oriented plays; this week we are lifting our view on restaurants. Restaurants: Buying Into Weakness Investors have gravitated toward washed out deep cyclical sectors rather than consumption-oriented plays in recent months. However, we doubt this trend has staying power, as outlined in our Special Report last week. Consequently, it is time to revisit the outlook for shunned consumer sectors, such as restaurants. One of the major drags on restaurant same-store sales has been the gap in restaurant inflation compared with the cost of food inflation for eating at home. Relative inflation has soared (Chart 5). That has caused relative spending growth at restaurants vs. at home dining to drop sharply, in real (volumes) terms. However, next year could be different. If the inflation gap falls, as predicted by the decline in relative spending (Chart 5), then restaurant traffic should stabilize. Importantly, the odds of budgets for dining out being pruned even further are low. As long as wages and salaries growth is decent and consumer income expectations are firm, consumers should still allocate a rising share to restaurants relative to eating at home (Chart 5). There is plenty of scope for relative restaurant spending to rise on a secular basis (Chart 5, bottom panel). Clearly, if relative spending were to reaccelerate too quickly, then the inflation gap would stay wide, and same-store sales growth would stay punk. That is a risk to an optimistic view of future restaurant traffic. But the good news is that cost structures are being realigned to a more subdued sales run rate. In addition, restaurant retail sales often follow the trend in the wealth effect (Chart 7). The latter has pulled back this year, owing to the equity market consolidation and house price correction. However, financial wealth gains are rebounding, and provided the stock market does not suffer a sustained swoon, consumers' feeling of affluence may soon be bolstered. Even marginal improvements in store traffic should be impactful to same-store sales. Restaurant chains have been in retrenchment mode since the Great Recession. Construction activity is historically low, which implies limited capacity expansion (Chart 7). Contribution from abroad may become less of a drag. The industry garners roughly 67% of sales from overseas. The strong U.S. dollar, particularly against emerging market currencies, has deprived the industry of sales strength. Moreover, even in domestic currency terms, emerging markets consumption has been through a difficult period, as the Asian Hotel and Restaurant Activity Proxy spent most of the last year in negative territory (Chart 8). But EM currencies have stabilized and Asian restaurant activity has climbed back into positive territory in recent months. The upshot is that foreign revenue could make up any lingering domestic sales slack. All of this suggests that leaning into share price weakness in anticipation of improved prospects next year makes sense. Nevertheless, the S&P restaurants index does not warrant a full shift from underweight to overweight. There could still be earnings/headline risk given lackluster readings in coincident activity indicators, despite McDonald's earnings beat last week. Valuations are not cheap. On a normalized basis, the relative forward P/E ratio has dropped below its average, but still trades at a premium to the broad market. A return to above average levels is possible if operating margins expand on the back of sales improvement (Chart 9), thereby sparking higher return on equity, but it may be too soon to position for such an outcome. Health Care Crunch: Buying Opportunity Or Trend Change? The speed at which the health care sector has sunk toward the bottom end of this year's trading range has unnerved many investors. In fact, the sector has dropped back down to the levels where we added it to our high conviction overweight list. The question now is whether our positive views still hold, and whether would we add here if we weren't long already, or if something more sinister is at work? The hit to health care stocks reflects a rise in risk premiums related to concerns that the U.S. government will exert more control over price setting if the Democrats win the election rather than any immediate downshift in relative forward earnings drivers. While it is impossible to forecast with any precision to what extent pricing models may or may not change, the political appetite may be low for another overhaul of the sector so soon after the Affordable Care Act was implemented. Regardless, several observations suggest that the sector may already be undershooting, i.e. a Democratic victory is already discounted. Relative performance has experienced a clear uptrend over the last forty years, with cyclical swings oscillating around its upward sloping trend-line (Chart 10). It would be extremely rare for a bull phase to peak prior to hitting at least one standard deviation above trend. Instead, the price ratio hit trend and is now not far above one standard deviation below trend, a level one would normally equate with an economic boom when capital flowed to high-beta sectors. Cyclical technical measures also point to an undershoot. Our Technical Indicator has hit an oversold extreme (Chart 11), signaling that the sell-off is in the late stages. Whether a wholesale flight from the sector, and all defensives in general, looms is largely contingent on the path of inflation expectations, which have been in a multiyear decline. This trend reflects anemic global final demand and the repercussions from over-indebtedness. Lately, inflation expectations have firmed, but that may largely reflect the rebound in oil prices courtesy of hopes for an OPEC production cut, given the lack of confirming indicators of growth acceleration and renewed strength in the U.S. dollar. The latter is testing the top end of its recent range (Chart 11, shown inverted, bottom panel), and it would be highly unusual for inflation expectations to rise concurrent with the U.S. dollar. In a world of zero interest rates and limited aggregate demand strength, a strong currency is deflationary, especially for corporate profits. Those conditions keep bond yields low, and push capital into long duration sectors. Once the election is over, attention will refocus on the relative forward earnings outlook. Our Indicators suggest that earnings momentum will stay positive. Our health care sector pricing power proxy has rebounded after cooling from red-hot levels, and is still much stronger than overall corporate sector pricing (Chart 12, second panel). That is confirmed by the pharmaceuticals producer price index, and employment cost index for health insurance, i.e. pricing strength is broad-based. There is still scant evidence of a downshift in consumer spending patterns in reaction to rising health care sector inflation. Real (volumes) personal spending on health care goods and services continues to grow at a mid-single digit rate, well in excess of the rate of overall consumption (Chart 12). That is consistent with ongoing earnings outperformance. As noted in past research, the time to forecast negative relative earnings momentum is when consumers balk at higher prices. So far, a few high profile cases of exorbitant drug price increases have grabbed the spotlight, but in aggregate, consumers are not voting with their wallets. The biggest tangible negative for the health care sector may be that shares outstanding are no longer falling (Chart 13). That mirrors overall buyback activity, which has cooled markedly on the back of balance sheet deterioration and waning free cash flow. We doubt the supply of health care stocks is going to rise much, however, because the sector is in good financial shape, earning healthy returns and is not dependent on external financing. The S&P restaurants index continues to deflate in relative performance terms and downside risks remain intact. The top panel of the chart shows that the Restaurant Performance Index (RPI, courtesy of the National Restaurant Association) has taken a turn for the worse. Historically, momentum in the RPI has been an excellent leading indicator of relative share prices. The RPI is picking up the downtrend in top-line performance, as measured by restaurant retail sales. The latter warn that relative forward earnings momentum is headed lower. To make matters worse, slow traffic is limiting pricing power gains, which are lagging badly behind a soaring wage bill (fourth panel). Bottom Line: While we have recently boosted the S&P consumer discretionary index to overweight, stick with a below benchmark allocation in the S&P restaurants sub-index. Overall consumer spending growth has been sub-par, as the windfall from lower energy prices has translated largely into a high personal savings rate rather than increased consumption growth. As a result, performance among retailing stocks has become highly fragmented, as marked divergences in spending among specific retailing industries are developing. Investing alongside top-line trends tends to pay off. The latest retail sales report showed the industries such as hypermarkets and retail drug stores are experiencing accelerating top-line momentum (top and second panels), consistent with a more discerning consumer. That bodes well for related-industry profit outperformance and valuation expansion. Conversely, restaurant sales are slipping, similar to the cautious message from the National Association of Restaurants. We are overweight retail drug stores and hypermarkets, but underweight restaurants.
